AI infrastructure stocks sell the computing capacity that makes artificial intelligence possible; AI software stocks sell the models, tools and applications that turn that capacity into useful work. Infrastructure usually captures spending earlier, but it carries heavy capital requirements, customer concentration and fast obsolescence risk. Software can scale with less physical investment and potentially earn recurring, high-margin revenue, yet it must prove that customers will keep paying as models become cheaper and more interchangeable.
There is no evidence-based universal winner. The better choice depends on whether you want exposure to hyperscaler construction budgets, software adoption and retention, or a combination—and whether the company can convert demand into durable free cash flow.

What counts as an AI infrastructure stock?
Infrastructure companies occupy the physical and hosted layers of the AI stack. Their products or services are purchased before an end user sees an AI feature:
- Accelerators: GPUs and other specialized processors used to train and run models.
- Memory and storage: High-bandwidth memory, servers and data-storage systems that feed models with data.
- Networking: Interconnects, switches, optical components and cabling that let thousands of processors work together.
- Data centers: Buildings, racks, land, security and operations for high-density computing.
- Power and cooling: Electricity generation and delivery, backup systems, liquid cooling and thermal-management equipment.
- Cloud capacity: On-demand compute rented by developers and enterprises.
These businesses can benefit when cloud providers and large technology companies increase AI capital expenditure (capex). Their revenue, however, is tied to purchasing cycles, available electricity, supply constraints and the utilization of the installed equipment. A processor shipment is not the same thing as recurring, profitable demand: a customer can buy hardware, slow its next order or operate the equipment below capacity.

What counts as an AI software stock?
Software companies sit above the physical layer and attempt to monetize intelligence. The category includes:
- Foundation-model developers: Companies training general-purpose language, vision, audio or multimodal models.
- Developer platforms: Application-programming interfaces, orchestration, vector search, evaluation, security and monitoring tools.
- Enterprise applications: Products that add AI to customer service, sales, finance, engineering, healthcare or other workflows.
- AI-enabled services: Software that automates a task or produces an outcome rather than selling raw model access.
The boundary is not clean. A large cloud provider may own data centers, rent accelerators, train models and sell applications. Software also determines how efficiently GPUs are used: the OECD’s 2025 report says software is critical to unlocking the full potential of GPUs for AI workloads. That means an infrastructure purchase can create an opportunity for software, while better software can increase or reduce the amount of hardware needed for a given task.
How the two groups make money
| Characteristic | Infrastructure businesses | Software businesses |
|---|---|---|
| Primary sale | Processors, memory, networking, facilities, power or cloud compute | Model access, subscriptions, usage-based APIs, licenses or automated workflows |
| Investment required before revenue | Factories, equipment, data centers, power capacity and inventory | Research, engineers, data, distribution and customer implementation |
| Typical demand signal | Orders, backlog, bookings, utilization and cloud capex | Paid seats, usage, renewals, expansion and retention |
| Main scalability constraint | Manufacturing capacity, electricity, cooling, supply chain and financing | Inference cost, model quality, distribution, regulation and willingness to pay |
| Common failure mode | Overbuilding, inventory write-downs or idle capacity after a capex pause | Commoditized models, low conversion from pilots or churn when prices fall |
| What investors must prove | Demand will keep utilization and returns above the cost of assets | Customers will pay repeatedly for differentiated outcomes |
Infrastructure revenue can arrive quickly when a customer places a large order, but depreciation and maintenance continue for years. Software revenue may ramp slowly while a product moves from experimentation to production, then compound if customers renew and expand. Neither pattern guarantees superior shareholder returns.

Why AI infrastructure spending is surging—and what it costs
Cloud providers are building capacity for training and inference, the process of generating answers from a trained model. J.P. Morgan Asset Management estimates that 2026 capex for only five US companies will reach USD 697 billion. The same 2026 analysis estimates AI capex will equal 93% of hyperscalers’ operating cash flow, up from 33% in 2023. Those are analyst estimates, not company guidance, and they describe planned or expected spending rather than realized revenue for equipment suppliers.

High spending creates a large addressable market for chip, networking, power and data-center vendors. It also creates a capital-allocation test for the buyers. Microsoft’s fiscal 2025 Form 10-K states that investments in cloud and AI infrastructure and devices will continue to increase operating costs and may decrease operating margins. The filing separately says significant infrastructure costs are reducing operating margins. A cloud provider can grow revenue while earning less on each dollar if depreciation, electricity, leases and support rise faster than customer pricing.
NVIDIA’s fiscal 2026 Form 10-K illustrates a similar issue on the supplier side: operating expenses rose 41% year over year, driven by higher compensation and benefits from employee growth and by compute and infrastructure costs. The filing warns that changing demand, cancellations or deferrals, technology changes, competition and regulation can leave the company with excess or obsolete inventory and purchase commitments. A stock benefiting from the buildout still has to finance research, factories, employees and inventory ahead of orders.
Who benefits when hyperscalers raise capex?
- First-order suppliers: Accelerator, memory, networking, server and power-equipment vendors may receive purchase orders.
- Capacity owners: Data-center operators and cloud providers can earn rental or usage revenue if the new capacity is occupied at profitable rates.
- Software and services: Model providers, developer tools and applications can use the capacity to launch products, but only paying demand turns compute into software revenue.
- Customers: Enterprises may gain faster or cheaper AI services, although they bear implementation, governance and integration costs.
Capex does not flow evenly through this chain. A hardware order can be recognized before a cloud provider has filled the data center, and a model company can consume substantial compute before it establishes pricing power. Investors should therefore follow the cash conversion at each layer rather than treating a single spending announcement as proof that every AI stock benefits equally.

Why infrastructure can grow quickly
- Direct exposure to buildout: Every new training cluster or cloud region requires processors, memory, networking, facilities and power.
- Scarcity premiums: A component in short supply can command strong pricing while customers compete for delivery slots.
- Operating leverage: Once a factory, facility or network is operating, additional volume can spread fixed costs—provided utilization remains high.
- Platform effects: Widely adopted hardware and software ecosystems can make customers reluctant to switch.
Where the model breaks
- Capex pauses: If model efficiency improves or economic conditions weaken, cloud providers can defer orders and leave suppliers with a sudden demand gap.
- Excess capacity: A data center or accelerator cluster earns poor returns when utilization is below the level assumed in its financing plan.
- Product obsolescence: A newer processor, interconnect or cooling design can reduce the value of inventory purchased only months earlier.
- Customer concentration: A small group of hyperscalers may account for a large share of sales and possess strong bargaining power.
- Supply and policy shocks: Export controls, construction delays, electricity shortages, component bottlenecks or new regulations can interrupt delivery.
- Working-capital exposure: Suppliers may fund inventory and purchase commitments before demand is certain.
NVIDIA’s fiscal 2026 filing explicitly identifies demand changes, cancellations or deferrals, technology shifts, competition and regulation as sources of excess or obsolete inventory and purchase-commitment risk. That warning applies broadly to companies whose products are tied to rapidly changing AI architectures, even when near-term orders look strong.

AI software stocks: return potential and risks
Why software can scale
- Lower physical capital intensity: A successful feature can serve more customers without building a new factory or data center.
- Recurring revenue: Subscriptions, usage-based billing and multi-year contracts can make revenue more predictable than one-time hardware orders.
- Workflow lock-in: Products embedded in a customer’s processes, data and permissions may retain customers even when model prices fall.
- Operating leverage: Gross profit can expand if revenue grows faster than engineering, sales and inference costs.
Why software may not capture the value
- Model commoditization: If comparable models become widely available, application vendors may lose pricing power.
- Open-source competition: Customers can run alternative models or switch providers, reducing barriers to entry.
- Inference economics: A usage-based product can grow rapidly while losing money if every query costs too much to serve.
- Pilot-to-production failure: Demonstrations may not become paid deployments when accuracy, security, compliance or integration work is inadequate.
- Customer budget resistance: A useful feature is not necessarily a separately funded product; buyers may demand it within an existing software contract.
- Fast feature imitation: Established vendors can add similar functions to products customers already own.
Software investors should test whether the company sells a durable outcome—such as reduced processing time, fewer errors or higher sales—or merely access to a model that competitors can replicate. The OECD’s observation about software unlocking GPU value does not establish that every software vendor will capture economic profit from that role.
Cost, margin and cash-flow comparison
Reported revenue and gross margin can hide the different costs of serving AI demand. Use the following questions for each company:
| Area | Infrastructure questions | Software questions |
|---|---|---|
| Capital expenditure | How much is spent on factories, equipment, facilities and expansion? | How much is spent on servers, research infrastructure and implementation? |
| Depreciation | Are assets being depreciated faster than the period in which they earn attractive returns? | Are infrastructure charges allocated realistically to each product? |
| Utilization | What percentage of capacity is producing revenue, and at what price? | How many paid customers or billable requests use the system in production? |
| Gross margin | Does pricing cover materials, manufacturing, energy, support and warranty obligations? | Does pricing cover inference, hosting, support and customer-success costs? |
| Free cash flow | Does operating cash flow remain after maintenance and growth capex? | Does growth remain cash-generative after compute and sales costs? |
| Balance-sheet risk | Are inventory, leases, debt or purchase commitments rising faster than demand? | Are deferred contracts, customer credits or long implementation cycles masking weak cash collection? |
Microsoft’s margin warning demonstrates why revenue growth alone is insufficient for infrastructure-heavy businesses. Conversely, a software company reporting high theoretical gross margins may still have poor economics if inference, support and acquisition costs are excluded or if customers do not renew.

Growth potential: three scenarios investors should model
1. Sustained buildout and adoption
Hyperscalers continue investing, new capacity is utilized and enterprises move from pilots to production. Infrastructure suppliers benefit from volume, while software companies with differentiated products gain recurring usage. In this case, the key question is whether supply expands fast enough without destroying prices.

- Please Note: To reach 10Gbps speed, keep the cable under 3.3 ft. For USB A Male to USB C adapters, try flipping the USB C connector. USB C Male to USB A adapters support bidirectional 10Gbps transfer within 3.3 ft
2. Efficiency-led moderation
Better algorithms, smaller models or more efficient inference reduce the compute required for each task. Total AI usage can still rise while hardware growth slows. Software that lowers compute cost may gain importance, but infrastructure companies must replace lost unit demand with higher workloads or new product cycles.
3. Capex digestion and commoditization
Capacity arrives faster than profitable demand, cloud prices fall and customers delay orders. Hardware suppliers face inventory and utilization pressure. Software vendors face lower model prices and tougher competition; only products with measurable workflow value, retention and pricing discipline maintain margins.
Stanford HAI’s AI Index 2026 records announced commitments including the $100–$500 billion Stargate project, a $40 billion Google Texas data-center investment and a $17.5 billion Microsoft AI-infrastructure investment in India. These are announced commitments, not guaranteed realized spending, revenue or shareholder returns. Treat them as indicators of intended investment, then verify construction, equipment orders, financing and utilization.

- Map the revenue layer. Identify whether the company sells components, complete systems, facilities, cloud capacity, models, tools or end-user workflows. A diversified company may belong in more than one category.
- Measure customer concentration. Review the share of revenue, backlog and receivables tied to major cloud providers or a small number of enterprises. Ask whether customers can cancel, defer or vertically integrate.
- Separate backlog from consumption. Hardware backlog and announced data-center projects are not the same as deployed, paid and utilized capacity. For software, distinguish trial users and contracted seats from recurring production usage.
- Trace unit economics. For infrastructure, estimate revenue and gross profit per accelerator, rack, facility or megawatt after power and depreciation. For software, estimate gross profit per customer or request after inference and support.
- Stress-test demand. Model a capex slowdown, a 20% or larger price decline, lower utilization, slower renewals and faster model efficiency. The exact percentage is a scenario assumption, not a forecast.
- Check product-cycle risk. Determine how quickly a new processor, architecture or model can make existing inventory or code less valuable.
- Evaluate balance-sheet resilience. Compare debt, leases, purchase commitments, inventory and cash with operating cash flow. A company may need external financing even while reporting accounting profits.
- Assess valuation separately. Compare the current market value with conservative, base and optimistic earnings or free-cash-flow outcomes. Current prices and multiples change continuously and require a fresh market-data check before an investment decision.
Decision framework: which exposure fits which objective?
| If your priority is… | Exposure that may fit better | Risk to verify first |
|---|---|---|
| Capturing near-term infrastructure orders | Hardware, networking, power or data-center suppliers | Capex concentration, inventory and product obsolescence |
| Participating in recurring customer usage | Software platforms or applications with production renewals | Retention, inference costs and pricing power |
| Lower asset ownership | Software, subject to hosting and model costs | Commoditization and weak willingness to pay |
| Exposure to a diversified business | Companies operating across cloud, infrastructure and software | Internal cost allocation and margin dilution |
| Balanced risk | A diversified basket across layers rather than a single name | Correlation: all layers can fall when AI budgets or valuations reset |
This is a framework, not a ranking. A software company with weak retention can be riskier than a disciplined infrastructure supplier, while a hardware leader with excessive customer concentration can be riskier than a modest-growth application vendor.

Common mistakes when evaluating AI stocks
- Equating a chip purchase with software demand: Hardware can be installed before anyone has found a profitable use for it.
- Counting announcements as revenue: A multibillion-dollar commitment may be staged, renegotiated or never fully deployed.
- Using gross margin without serving cost: Inference, electricity, support and implementation can materially change software economics.
- Ignoring customer concentration: A few large buyers can create impressive growth and severe bargaining risk at the same time.
- Assuming efficiency is purely negative for infrastructure: Lower cost per inference can expand total usage, even if fewer processors are needed for each request.
- Assuming recurring billing guarantees durability: Contracts renew only when the product remains useful and competitively priced.
- Comparing stale multiples: Market prices, earnings estimates, export rules and capex plans change; valuation must be refreshed immediately before acting.
What would demonstrate durable value?
For infrastructure, look for multi-year demand that survives a customer’s budgeting cycle, diversified buyers, improving utilization, disciplined inventory and free cash flow after growth investment. Evidence is stronger when customers deploy capacity and pay for it rather than merely announcing projects.
For software, look for expanding production usage, high renewal and net retention, pricing tied to measurable outcomes, falling cost per task and a product that remains differentiated when model prices decline. Evidence is weaker when growth consists mainly of unpaid trials, one-off services or customers switching between interchangeable model providers.
The central investment question is therefore not “hardware or software?” It is “which company can convert AI demand into durable cash returns after the full cost of capacity, compute, talent, support and competition?”
