What to Do After a Leveraged ETF Position Falls Sharply

A sharp loss in a leveraged ETF is not an automatic sell signal. Check margin first, then evaluate the fund’s daily reset, compounding, benchmark tracking, taxes and fit with your risk tolerance.

A sharp decline is a reason to slow down, not an automatic instruction to sell or buy more. First establish whether the position uses margin, then verify the fund’s daily objective, compare its daily results with the benchmark, and decide whether that exposure still fits your goals and tolerance for loss. A leveraged ETF is designed around a multiple of a benchmark’s daily return, so a recovery in the index does not mechanically restore the fund’s previous value.

The right decision depends on the specific fund, your financing, account type, time horizon and risk capacity. The U.S. Securities and Exchange Commission (SEC) does not prescribe a universal sell-or-hold response.

What should I do if my leveraged ETF is down?

Use this order of operations:

  1. Check for margin immediately. Look at your account’s margin balance, buying power, maintenance requirement and any broker notice. A cash-paid ETF position generally cannot lose more than the amount invested, but borrowing can create losses beyond that amount. The SEC says a broker may demand additional cash or securities, sell securities without consulting you about which holdings to liquidate, and set deadlines under the margin agreement. See the SEC bulletin on leveraged investing and margin.
  2. Pause before adding shares. Averaging down increases exposure; it does not change the fund’s reset schedule or make the daily target safer. Do not add simply to lower your average cost or to reach a round-number “break-even” price.
  3. Identify the exact product. Confirm the benchmark, leverage multiple, reset period, whether it follows a broad index, sector or single stock, and whether it is a registered ETF or another exchange-traded product. Commodity- or currency-based exchange-traded products may not be registered investment companies and may not provide the same protections.
  4. Compare matching daily intervals. Pull the fund’s daily returns and the benchmark’s daily returns for the same dates. A start-to-end comparison alone can hide the compounding that produced the result.
  5. Revisit the purpose of the position. Ask whether you still want the stated daily leveraged exposure, whether your holding period has changed, and whether the position has become too large relative to your portfolio.
  6. Read the current prospectus. Review its objective, derivatives, fees, risks and performance disclosures. If margin, a taxable account or a large loss is involved, contact the brokerage and consider a qualified investment or tax professional.

Treat a margin call or liquidation warning as time-sensitive. Ask the brokerage for the exact amount required, the deadline, and the consequences of failing to meet it; do not assume you can wait for a market rebound.

Why did my leveraged ETF lose more than the index?

Most leveraged ETFs reset at the end of each trading day. A fund seeking twice an index’s daily return attempts to deliver approximately two times that day’s percentage move, before fees and other frictions. Tomorrow’s starting value is therefore the result of today’s move, and the next percentage change applies to that new, changed base.

The SEC explains that performance over weeks, months or years “can differ significantly from the stated multiple of the performance (or inverse of the performance) of their underlying index or benchmark during the same period of time.” The statement appears in the SEC Office of Investor Education and Advocacy’s Aug. 29, 2023 bulletin on leveraged and inverse ETFs.

A two-day compounding illustration

In the SEC’s hypothetical example, both an index and a 2x ETF start at 1,000. The index falls 10% on day one, to 900, then rises 10% on day two, to 990. The index is down 1% overall. The ETF falls 20% to 800, then rises 20% to 960, leaving it down 4%.

Product Start Day 1 Day 2 Two-day result
Index 1,000 -10% = 900 +10% = 990 -1%
2x daily ETF 1,000 -20% = 800 +20% = 960 -4%

This is a mathematical illustration, not a performance record or forecast. Alternating gains and losses can erode an ETF even when the benchmark finishes near where it began. Fees, financing costs, trading spreads, derivatives and tracking differences can add to the gap, and the SEC notes that a fund may fail to meet its stated daily objective on a particular trading day.

SEC examples from actual periods

The SEC also gives historical illustrations tied to particular funds and periods. Over four months, one index gained 2% while an ETF seeking twice its daily return fell 6%; an inverse ETF seeking twice the inverse daily return fell 25%. In a second example over the same period, an ETF seeking three times a different index’s daily return fell 53% while that index gained around 8%; an ETF seeking three times the inverse daily return fell 90%. These figures are not typical outcomes, current market results or predictions.

Should I sell my leveraged ETF after a big loss?

There is no responsible blanket answer. Selling may be appropriate if the position no longer serves its purpose, exceeds your loss capacity, or creates unacceptable margin or concentration risk. Holding may be reasonable only if you deliberately want the fund’s daily strategy, understand the path-dependent results, have adequate liquidity and can tolerate further losses without relying on a recovery.

Questions that make the decision specific

  • What benchmark and leverage multiple does the prospectus name?
  • Was the position intended for a single-day or short tactical trade, or has it become a long-term holding by default?
  • Can you withstand another severe decline without jeopardizing near-term expenses or other goals?
  • Is the position financed with borrowed money, and could the broker liquidate it before your thesis has time to play out?
  • Has the holding grown too large compared with the rest of your portfolio?
  • Are you keeping it solely because you want to get back to your purchase price?

Your average cost is an accounting reference, not a market signal. The fund has no obligation to return to that price, and a future gain is calculated from its current value rather than from what you originally paid.

Can a leveraged ETF recover?

It can rise after a loss, but recovery is not guaranteed and may require a much larger percentage gain than the preceding loss. Because daily returns compound on a changing base, the path taken by the benchmark matters as much as its eventual start-to-end change. A rebound in the benchmark can therefore produce a smaller, larger or differently timed move in the ETF than the label suggests.

For example, a 50% decline leaves an investment at half its former value; it then needs a 100% gain to return to the starting amount. That arithmetic does not predict any ETF’s future performance. It shows why waiting for break-even can expose an investor to an open-ended period of risk.

The SEC’s own two-day example demonstrates the point: the index lost 1% while the 2x ETF lost 4%, despite the second day’s rebound. The agency warns that daily-reset products can diverge significantly over longer periods and says, “There is always a risk that not every leveraged or inverse ETF will meet its stated objective on any given trading day.”

How to check whether the fund behaved as designed

Match the dates and returns

Download the fund’s net-asset-value or published daily-performance data and the benchmark’s daily data for identical trading dates. For each day, calculate the benchmark percentage change and compare it with the fund’s stated multiple. Do not compare a fund’s market-price change with an index’s closing level without accounting for different time stamps, distributions and trading hours.

Read the strategy and cost disclosures

The prospectus identifies the derivatives and other instruments used to obtain exposure, the expense ratio, rebalancing practices, counterparty or liquidity risks and the circumstances that can prevent exact daily tracking. A 2x or 3x ticker label is not a promise about a multi-week or multi-month return.

Separate benchmark movement from path effects

List the sequence of large up and down days. Volatility can magnify the difference between the benchmark’s cumulative return and the ETF’s cumulative return even when the benchmark ends flat or higher. Then account for fees, bid-ask spreads and any distributions before judging tracking quality.

What margin changes after a sharp decline

Margin turns an investment loss into an account-level obligation. The SEC’s illustrative example uses an investor who contributes $25 and borrows $25 to buy a $50 stock. If the stock falls to $15, the investor’s loss exceeds the original $25 contribution and the investor still owes $10 plus loan interest. That example concerns a margin-purchased stock, not a forecast for any ETF, but the borrowing mechanics apply to margin positions.

Review these items in the broker’s account screen and agreement:

  • Current debit or margin-loan balance and accrued interest.
  • Maintenance-margin percentage and current equity.
  • Available buying power and any house requirements that exceed regulatory minimums.
  • Messages specifying a maintenance call, deadline or planned liquidation.
  • Whether the broker can change requirements or sell assets without advance notice.

If a call is open, ask the broker what deposits or sales satisfy it and when funds must arrive. Do not assume selling the ETF alone will meet the requirement; the account’s total equity and loan balance determine the result.

Tax considerations after selling or holding

Tax treatment depends on the account, holding period, distributions and your jurisdiction. The SEC cautions that daily resets can generate significant short-term capital gains that may not be offset by a loss, making leveraged and inverse ETFs potentially less tax-efficient than traditional ETFs. A taxable-account sale can also realize a capital loss whose use depends on local rules and your other gains.

Keep trade confirmations and distribution records, and ask a tax professional about basis, wash-sale rules and the treatment of any distributed gains. Do not sell or hold solely to obtain a tax result without considering the investment risk and your complete tax situation.

A practical decision worksheet

Write down the answers before placing a trade:

  1. Product: ticker, benchmark, leverage direction and daily reset.
  2. Exposure: current dollar value and percentage of the whole portfolio.
  3. Financing: cash-funded or margin-funded; loan balance and broker requirements.
  4. Purpose: the original trade thesis and intended holding period.
  5. Capacity: maximum loss you can absorb without impairing essential goals.
  6. Alternatives: reduce, close, or retain the position without adding capital merely to lower the average cost.
  7. Documentation: current prospectus, fee schedule, account agreement and tax records.

Use the completed worksheet to make an individualized choice, rather than letting the size of the unrealized loss dictate the next trade.

When professional help is warranted

Contact the brokerage promptly for a margin call, liquidation notice, unclear buying-power calculation or question about its agreement. Consider an investment professional who understands leveraged products when the position is large relative to your assets, when your objectives have changed, or when you cannot explain the fund’s daily strategy. A tax professional can address realized losses and distributions in a taxable account.
