What Higher Interest Rates Mean for Stock Valuations

Higher rates can put pressure on stock valuations by reducing the present value of future cash flows. The effect depends on cash-flow timing, earnings expectations and risk.

Higher interest rates tend to lower the present value of a company’s expected future cash flows, all else equal. But rates do not mechanically determine stock prices: expected earnings, borrowing conditions, and the extra return investors demand for risk can shift at the same time.

Why higher rates can lower stock valuations

A stock’s price reflects what investors expect to receive from owning it—such as dividends and value supported by future earnings and cash generation—discounted to today. The Federal Reserve describes this as the present value of expected future payoffs. When the discount rate rises, the same future cash flows are worth less in today’s dollars.

Consider two otherwise identical investments that promise the same payments. If investors now require a higher return, the price must fall for those payments to offer that return. This is the direct valuation effect of a higher discount rate, not a guarantee that every stock will fall whenever interest rates rise.

A company valuation’s discount rate is not simply the central bank’s policy rate. It is a required return suited to the cash flows and their risk. Policy changes can influence market interest rates and financing conditions, but the outlook for cash flows and the risk investors perceive matter too. A discounted cash flow (DCF) valuation makes this relationship explicit by discounting projected cash flows; its result is sensitive to assumptions about cash flows, terminal value, and the discount rate (Corporate Finance Institute’s DCF guide; discount-rate overview).

How central-bank policy reaches stocks

Policy rates influence stocks through broader financial conditions rather than acting as a direct dial on share prices. The Federal Reserve explains that realized and expected changes in the federal funds target can affect asset prices, including stocks, by changing the relative attractiveness of equities and the financial conditions facing households and businesses (Federal Reserve: Monetary Policy—What Are Its Goals? How Does It Work?).

  • Relative returns: Higher yields on bonds or cash-like investments may make them more attractive compared with equities.
  • Company financing: Tighter or more expensive borrowing conditions can affect a company’s financing needs and, in turn, its plans and earnings outlook.
  • Investor risk appetite: Required compensation for taking risk can change alongside interest rates, affecting the valuation investors are willing to pay.

These channels can pull in different directions, so a rate increase does not translate into a fixed or one-for-one change in stock prices.

Why the effect varies from one stock to another

All else equal, cash flows expected farther in the future are more heavily affected by a higher discount rate than cash flows arriving sooner. That makes the timing of expected payoffs important: a valuation that depends heavily on distant growth may be more sensitive to changed discount-rate assumptions. This is a way to analyze a company, not enough evidence to predict a particular stock or declare that an entire sector will respond the same way.

For any company, ask what cash flows investors expect, when those cash flows may arrive, how uncertain they are, and whether a rate change also alters the earnings outlook. A company’s financing needs and risk profile further distinguish it from another firm.

Separate the rate effect from the economic news

Rates often move alongside new information about the economy. If news raises rates while also improving expectations for a company’s future cash flows, stronger expected payoffs may offset some of the valuation pressure. If rates rise while earnings expectations weaken or investors demand more compensation for risk, those forces may compound it. These are scenarios illustrating the valuation framework, not predictions of a particular market outcome.

The Federal Reserve notes that observed asset-price changes can reflect shifts in expected payoffs, interest rates, risk premiums, or a combination of them (Federal Reserve, “Asset Valuations,” May 2021). To interpret a price move, distinguish the change in required return from any change in expected cash flows or perceived risk.

Valuation measures that put rates in context

Valuation ratios can help organize the comparison, but none is a complete explanation of where a stock or the market should trade.

  • Discount rate or expected return: The return investors require for the risk of the expected cash flows.
  • Cash-flow timing and growth assumptions: How much of a valuation depends on later rather than nearer-term payoffs.
  • Forward price-to-earnings (P/E): The Federal Reserve’s November 2025 Financial Stability Report defines this measure using equity prices and expected earnings over the next 12 months.
  • Forward earnings-to-price compared with the real 10-year Treasury yield: The same report uses the difference as a rough indicator of the extra return investors require for stocks relative to risk-free bonds. It is an imperfect proxy, not a precise forecast.
  • Risk and uncertainty: Expected cash flows and the compensation investors require for risk can both change as rates move.

The November 2025 Financial Stability Report said equity valuations had rebounded after the April market episode it discussed, with forward P/E above its historical median. It also said the forward earnings-to-price less real 10-year Treasury yield measure remained well below its historical median (Federal Reserve, November 2025 Financial Stability Report). Those are observations for the period covered by that report, not current readings.
