What Diversification Can—and Can’t—Do When Markets Are Volatile

Diversification can reduce reliance on any one investment, but it cannot guarantee against losses in a broad market decline. Understand its limits, allocation, and rebalancing.

Diversification can reduce the damage caused by a loss in one holding, but it cannot prevent losses when markets fall broadly. Its value comes from spreading exposure across and within investment categories so your plan does not depend on a single company, sector, or type of asset. Whether that mix makes sense depends on your goal, time horizon, and ability and willingness to take risk.

How diversification can help

Diversification means spreading investments across and within asset categories rather than relying on a narrow set of holdings. Those categories may include stocks, bonds, and cash; investments within a category can also differ by company, sector, issuer, or other exposure.

Different asset categories have not historically moved in lockstep. When holdings behave differently, stronger performance in one part of a portfolio may help counteract a loss elsewhere. That is a risk-management mechanism, not a promise that one holding will rise whenever another falls. The SEC’s diversification guide explains both the purpose and the limits of this approach.

Investors can gain exposure through individual stocks and bonds or through pooled investments such as mutual funds, index funds, and exchange-traded funds (ETFs). The type of product alone does not determine how diversified the resulting portfolio is.

What diversification cannot do

Diversification does not guarantee that investments will avoid losses when the market drops. As Investor.gov puts it: “Diversification can’t guarantee that your investments won’t suffer if the market drops.” It is not insurance, a floor on losses, or protection of principal.

A portfolio can hold many investments and still be concentrated. For example, several funds may focus on the same industry or hold companies with similar exposures, so they may respond alike to market conditions. A mutual fund is not automatically diversified, particularly if it focuses on one sector. Adding holdings can also add fees, which reduce returns.

There is no established, universal figure for how much diversification reduces losses during volatility. The likely effect depends on what the portfolio holds and how those holdings behave together.

Allocation and diversification are related, but different

Asset allocation is the broad division of a portfolio among categories such as stocks, bonds, and cash. Diversification is the spread of investments between and within those categories. A portfolio can have a mix of asset categories but still be concentrated within one or more of them.

The right allocation is personal, not a fixed stock-and-bond recipe. The SEC’s guide to asset allocation, diversification, and rebalancing describes two key considerations:

  • Time horizon: how long you expect to invest toward a financial goal.
  • Risk tolerance: your ability and willingness to lose some or all of your original investment in pursuit of potential returns.

Your goal and circumstances matter too. When evaluating a portfolio or comparing options, consider its breadth across and within asset categories, concentration by sector, geography, or issuer, potential volatility and losses, fit with your time horizon, fees, liquidity, and applicable tax consequences. Bond risks also vary; a bond allocation is not one uniform kind of exposure, as the SEC notes in its municipal-bond investor bulletin.

What to consider when markets are volatile

Rebalance toward your intended mix

Market movements can shift portfolio weights away from the allocation you chose. Rebalancing means bringing them back toward that intended mix. Depending on your circumstances, that may involve selling holdings that have grown overweight, buying underweight categories, or directing new contributions toward them.

The SEC describes calendar-based and threshold-based approaches and says rebalancing tends to work best relatively infrequently; it does not prescribe one schedule for everyone. Before acting, consider transaction costs and potential tax effects. Rebalancing is a way to manage drift, not a forecast about where the market will go next.

Avoid making a plan around short-term market moves

A joint investor bulletin published October 5, 2026, by Investor.gov and U.S. investor-protection organizations says patient periodic investing, including dollar-cost averaging, can help mitigate volatility and short-term performance swings. It also warns that chasing recent returns or trying to time the market can lead investors to buy after prices have risen and sell as prices fall, reducing returns. This is general education, not a guaranteed result for any investor.

Keep unexpected expenses in view

The same bulletin notes that adequate emergency savings may help people handle unexpected expenses without selling investments prematurely. Selling during a downturn can make a temporary decline more consequential for a longer-term plan.
