What Causes Government Borrowing Costs to Rise, and How Do Bond Yields Work?

Government borrowing costs rise when investors require higher yields. Learn how bond yields combine expected short-term rates with a term premium—and how inflation, debt supply and demand affect both.

Government borrowing costs rise when investors demand a higher return to hold its debt. For a long-term government bond, that return reflects both the market’s expected path of short-term interest rates and a term premium: extra compensation for holding a longer-term bond amid interest-rate and inflation uncertainty. Inflation expectations, economic prospects, government-debt supply and investor demand can all move those components.

How a bond’s price determines its yield

A government bond promises payments according to its terms. Its yield is the return implied by those payments at the price investors pay in the market. When the price of an existing bond falls, its yield rises; when its price rises, its yield falls. The relationship is inverse, although the precise calculation depends on the bond’s cash flows and the yield measure used.

A useful way to understand a long-term nominal yield is to separate it into two parts: the expected average level of short-term interest rates over the bond’s life, and a term premium. Federal Reserve Vice Chair Richard Clarida described the term premium as additional compensation, relative to investing in and rolling over short-term bills, for bearing the risks of a long-duration asset with greater exposure to interest-rate and inflation volatility. Clarida’s November 12, 2019 speech explains this framework.

The expected-rate component is influenced by expected real interest rates and expected inflation. It is not simply a forecast of where a central bank will set its policy rate: investors’ expectations can change, and a long-term yield also includes the term premium. Nor can either component be read directly from a market quote. They are estimated using models, and different model definitions and assumptions can produce different decompositions.

What can make government borrowing costs rise?

Expectations for short-term rates

If investors expect short-term interest rates to average more over the life of a bond, the expected-rate component of its yield can rise. Expectations may shift with the outlook for inflation and economic activity, or with what investors anticipate from monetary policy. A yield change can therefore reflect changing expectations before a central bank actually changes its policy rate.

Expected inflation and real rates

Higher expected inflation can push up nominal yields because investors seek a return that better compensates for the expected loss of purchasing power. Changes in expected real rates—the return after accounting for inflation—can also affect yields. Inflation and real-rate expectations are related to the expected-rate component, but the market’s assessment can vary by country and maturity.

The term premium and risk

Investors may demand more compensation for holding a bond with a longer duration if uncertainty about future rates or inflation increases. The premium can also move as investors’ demand for government bonds changes, including the value they place on those bonds as portfolio protection or a hedge. A higher term-premium estimate indicates greater compensation for duration-related risks under a model; it is not an independently quoted component of the bond’s yield.

Debt issuance relative to demand

If the supply of long-term government debt grows relative to investors’ willingness to hold it, the government may need to offer higher yields to attract buyers. The reverse can put downward pressure on yields: strong demand for safe, liquid assets or central-bank purchases may support bond prices and lower yields. Issuance is one influence among several, not a mechanical predictor of what yields will do.

Global conditions and cross-border demand

Investors compare bonds across markets, taking account of currency, inflation, policy and risk. Cross-border portfolio flows, uncertainty about economic policy, and high issuance across several countries can affect demand and term premia. A change in one market can therefore coincide with moves elsewhere, but the reasons and size of the move need not be the same.

What recent reports show—and what they do not

The following examples are observations and model estimates reported in July 2026. They describe periods ending around that report’s assessment, not yields on October 7, 2026, and should not be treated as universal explanations.

Market and period Reported change Interpretation and qualification
United Kingdom, February 2022 to the end of June 2026 The Bank of England reported that 10-year gilt yields rose around 350 basis points. Its term-structure estimates attributed around 200 basis points of the increase to term premia, with the remainder accounted for by higher expected rates. The Bank cited a structural reduction in future domestic demand for long-term government debt, economic-policy uncertainty and high issuance across countries as term-premium drivers. These are report-period UK observations and model estimates, not a general rule. Bank of England, July 2026 Monetary Policy Report.
United States, start of 2026 to the midyear assessment in the July 2026 report The Federal Reserve reported net increases of about 60 basis points for 2-year Treasury yields and around 35 basis points for 10-year Treasury yields. The report said short-term inflation compensation rose sharply after the onset of the Middle East conflict and later retraced. Longer-horizon inflation compensation was a touch lower and remained consistent with the Committee’s inflation objective. Federal Reserve Board, July 2026 Monetary Policy Report.

Why a term-premium estimate is not a directly observed fact

Market screens show yields and prices, not a definitive split between expected short-term rates and a term premium. Analysts infer those parts using term-structure models. Results depend on the model’s definition and assumptions; for example, some definitions may include a convexity premium. The Federal Reserve notes that its three-factor nominal term-structure model is a staff research product, not an official statistical release, and estimates may be delayed, revised or changed with methodology. For that reason, a statement such as “the term premium caused this much of a yield rise” should be read as an estimate from a named model or report, not as a directly measured causal share. The Federal Reserve’s discussion of the components and forces behind long-term rates likewise emphasizes expectations, inflation, demand and policy as interacting influences. Ben S. Bernanke’s March 1, 2013 speech.

How to compare borrowing costs fairly

Before comparing two yields, make sure the instruments are comparable. Identify the issuer, currency, maturity, yield measure and observation date. A short-term yield and a 10-year yield can respond differently to the same news, and yields in different countries reflect different inflation, policy and institutional settings.

  • Check whether the yield movement is consistent with a change in expected policy rates, inflation expectations or real-rate expectations.
  • Look for term-premium estimates, but note the model and reporting date rather than treating the estimate as observable market data.
  • Consider government issuance alongside investor demand, including safe-haven flows and central-bank asset purchases.
  • Account for global market conditions and currency context before attributing a cross-country difference to a single cause.

These factors can move together. A rise in a government’s borrowing costs may reflect several channels at once, and the relative contribution can differ across countries, maturities and time periods.
