Network Virtualization: How It Works, Types, and Uses

Network virtualization provides logical Layer 2 or Layer 3 networks over shared infrastructure. Learn how overlays work, what they are used for, and how they differ from SDN.

Network virtualization creates logical network services on top of shared physical infrastructure. A virtual network can give systems their own Layer 2 or Layer 3 connectivity without requiring separate physical cabling and switches for every network. In a common data-center design, software or hardware edge devices encapsulate tenant traffic and carry it across an IP underlay, which forwards packets between those edges.

What network virtualization means

A virtual network is a logical service, not necessarily a separate physical network. The physical infrastructure still carries the traffic, while virtualization separates network membership and service from the equipment and links doing the forwarding. The IETF’s RFC 7365 describes data-center network virtualization that can provide Layer 2 or Layer 3 connectivity to tenant systems.

That separation can let different tenants or services use isolated logical networks over shared infrastructure. It can also allow the same IP addresses to be used in separate virtual networks, because each network has its own context. Isolation is a network-design property; by itself, it does not mean traffic is encrypted or that every security risk is addressed.

How a network virtualization overlay works

A common approach uses an overlay: a logical network carried over an IP underlay. The overlay preserves the tenant network’s identity and traffic, while the underlay provides connectivity between the devices at the overlay’s edges. The IETF explains this model in RFC 7364 and RFC 7365.

  1. The sending edge identifies the destination. It maps the tenant packet’s destination to the remote edge that can reach it.
  2. The edge encapsulates the packet. It adds an outer header that carries the packet across the underlay while retaining the tenant packet and its virtual-network context.
  3. The underlay forwards the outer packet. Underlay routers use the outer addressing to deliver it to the remote edge; they do not need to understand the tenant’s logical network separation.
  4. The receiving edge decapsulates and delivers it. It uses the overlay context to select the correct virtual network and endpoint, removes the outer encapsulation, and forwards the original packet.

Network virtualization edges may be implemented in software switches, physical switches or routers, or network service appliances, depending on the design.

What network virtualization is used for

The clearest documented use case is a multi-tenant data center. A provider or enterprise can create distinct logical networks for tenants or services while using shared physical infrastructure. Systems can be placed or moved without requiring tenant IP addressing to match the underlay’s subnet boundaries. Separate virtual networks can also reuse address space, provided their traffic remains isolated.

When traffic needs to cross from one virtual network to another, it should pass through a configured gateway or another policy-controlled point. That gives operators a place to apply routing and security rules rather than allowing unrestricted communication between isolated networks.

Types and distinctions to understand

Layer 2 and Layer 3 virtual networks

A Layer 2 virtual network provides Ethernet-like connectivity. A Layer 3 virtual network provides IP-level connectivity. A deployment may use either service or both, depending on what its connected systems and applications require. These describe the service offered, not a particular encapsulation protocol.

Overlay and underlay

The overlay is the logical network carrying tenant identity and traffic. The underlay is the physical or routed network that transports packets between overlay edges. An overlay does not replace the underlay: it depends on the underlay’s reachability.

Architectures and encapsulation mechanisms

Network virtualization is a broad architectural goal, not one protocol. IETF documents discuss approaches including PBB, TRILL, LISP, SPB, BGP/MPLS IP VPNs, and NVO3 overlays; these have different roles and are not interchangeable products. Geneve is a specified overlay encapsulation protocol. RFC 8926 describes Geneve alongside other encapsulation formats such as VLAN, MPLS, VXLAN, and NVGRE.

  • OUR CYBERSECURITY COMMITMENT: TP-Link is a signatory of the U.S. Cybersecurity and Infrastructure Security Agency’s (CISA) Secure-by-Design pledge. This device is designed, built, and maintained, with advanced security as a core requirement.

When evaluating an implementation, compare the Layer 2 or Layer 3 service it provides, its encapsulation and control-plane approach, where its network edges can run, how it integrates with gateways and existing services, and the scale and operational complexity it introduces. The cited standards describe architectural considerations; they do not rank current vendors or products.

Network virtualization vs. SDN

Network virtualization and software-defined networking (SDN) are related, but they answer different questions. Network virtualization is about providing logical network services over shared resources. SDN is about making network behavior programmable and separating control from packet forwarding, often through logically centralized software control. The concepts can be used together, but neither is a synonym for the other. See the IETF’s RFC 8568 for discussion of network virtualization research challenges.

TP-Link Dual-Band AX3000 Wi-Fi 6 Wireless Gigabit Internet Router for Home
  • Next-Gen Gigabit Wi-Fi 6 Speeds: 2402 Mbps on 5 GHz and 574 Mbps on 2.4 GHz bands ensure smoother streaming and faster downloads; support VPN server and VPN client¹
  • A More Responsive Experience: Enjoy smooth gaming, video streaming, and live feeds simultaneously. OFDMA makes your Wi-Fi stronger by allowing multiple clients to share one band at the same time, cutting latency and jitter.²
  • Expanded Wi-Fi Coverage: 4 high-gain external antennas and Beamforming technology combine to extend strong, reliable, Wi-Fi throughout your home.
  • Improved Battery Life: Target Wake Time helps your devices to communicate efficiently while consuming less power.
  • Improved Cooling Design: No heat ups, no throttles. A larger heat sink and redefined case design cools the WiFi 6 system and enables your network to stay at top speeds in more versatile environments.

Security and trade-offs

Logical separation can help isolate traffic and address spaces, but it should not be mistaken for encryption or a complete security guarantee. Security depends on the implementation, configuration, and policies governing communication between networks and endpoints. Controlled entry and exit points, such as security gateways, can enforce those policies.

For Geneve specifically, RFC 8926 says operators should assess which security risks apply to their deployment and choose mitigations accordingly. The same practical principle applies more broadly: determine what is isolated, what is allowed to communicate, and which controls protect traffic at the relevant edges and gateways.
