Protecting customer data in a hosted AI tool starts before anyone writes a prompt. Send only the minimum information needed for a defined task, use an account and configuration approved by your organization, and verify what the provider does with prompts, files, outputs, logs and backups. Retention, employee access, subprocessors, deletion, incident response and legal roles matter just as much as whether the provider says it trains on your data.
Document the data flow, assess privacy and security risks, restrict staff access, review every output before it reaches a customer, and delete temporary copies when they are no longer needed. The exact obligations depend on your jurisdiction, the data involved and your role in the processing, so a privacy professional or counsel should review higher-risk deployments.

What happens to customer data in a third-party AI service?
A hosted model processes information on infrastructure operated by another organization. A prompt, attachment, API request, conversation history, feedback record or generated output may contain names, account numbers, contact details, support transcripts, identity documents, payment information, health information or confidential business material. The Federal Trade Commission (FTC) describes this model-as-a-service risk and warns that providers must honor the privacy and confidentiality commitments made to business customers, regardless of where those commitments appear. Read the FTC guidance at AI Companies: Uphold Your Privacy and Confidentiality Commitments.
Sending data to a service does not necessarily mean it is used to train a public model. Training is only one possible use. The provider may retain requests for abuse monitoring, troubleshooting, analytics, product improvement, billing, legal compliance or human support. Logs and backups can remain after a user deletes a visible conversation. Subprocessors may also receive or store the information. Treat every transfer as a separate processing decision and verify the details for the exact plan, API, feature and settings you will use.

1. Define the task, data and people involved
Begin with a short inventory rather than a product demo. Record what the AI system is expected to do, whose data it touches, which employees can use it and what happens to the result. A useful inventory includes:
- Purpose: for example, classifying incoming support messages, drafting a response for an agent, extracting fields from a form or searching an internal knowledge base.
- Data categories: direct identifiers, account or transaction data, special-category or sensitive data, authentication information, customer communications and confidential business material.
- Sources and destinations: the customer relationship system, ticketing tool, shared drive, AI endpoint, employee workstation and any downstream export.
- Users and roles: the teams that need access, the administrator who configures the service and anyone who reviews or approves outputs.
- Retention needs: how long the organization must keep the source record, the prompt, the output, an audit trail and any temporary working file.
Identify whether your organization is acting as a controller, processor or another legally defined role, and whether the provider is allowed to process the information for the selected purpose. Do not approve a broad “AI use” category when a narrower workflow can be assessed and monitored.
2. Minimize customer data before it leaves your environment
Data minimization is the most reliable control because it reduces the amount that could be exposed, retained or misused. The FTC’s Protecting Personal Information: A Guide for Business recommends collecting and keeping only what a business needs, limiting access and disposing of information securely.

Fix the driver behind crashes, sound loss and screen glitchesFind Drivers →Clear out junk files and repair common Windows errorsFree Scan →Remove fields that do not affect the answer
Ask what the model must know to complete the task. A request to classify a complaint may need the issue description and product type, but not the customer’s full name, email address, street address or payment card number. A drafting task may need a policy excerpt and a neutral summary rather than a complete support history.
Redact or replace identifiers
Before transmission, remove names, addresses, phone numbers, email addresses, account numbers, government identifiers and other fields that are irrelevant. Replace a necessary identifier with a generated token such as CUSTOMER_4821, then keep the token-to-person key in an approved internal system that the AI service cannot access. Test redaction rules against free text, images, spreadsheets and metadata; identifiers can appear in filenames, document properties, page headers and screenshots.
Use synthetic or internal examples for experimentation
Product trials, prompt engineering and staff training rarely require live customer records. Use fictional examples, irreversibly aggregated statistics or an internally approved environment until the workflow passes review. If a real record is essential, send the smallest excerpt and remove unrelated conversation turns and attachments.

Apply least privilege
Limit both the data source and the AI account. An employee who needs help drafting replies should not receive a full customer database export. Integrations should request only the fields and records needed for the current operation, and service accounts should not have standing administrative rights. Review permissions after pilots and team changes.
3. Evaluate the provider and the exact configuration
Do not rely on a product name or a general privacy page. Document answers for the specific subscription, API, region, model, plug-in and administrative settings that will process customer information. Put unresolved answers on the approval record rather than assuming a favorable default.
| Area to check | Questions to answer | Why it matters |
|---|---|---|
| Data use | Are prompts, uploads, outputs or feedback used for model training, service improvement, abuse monitoring, analytics or another secondary purpose? Can an administrator disable each use, and is the setting enforceable by contract? | A “no training” statement may leave other uses and disclosures unchanged. |
| Retention | What are the default and configurable retention periods for requests, responses, files, logs, safety records and support tickets? When does the clock start? | Longer retention increases the period in which data can be accessed or disclosed. |
| Deletion | Can your organization delete individual items and an entire account? How quickly are active systems, replicas and backups purged, and what evidence is provided? | Deleting a chat window may not delete operational or backup copies. |
| Human and system access | Which provider personnel, contractors and subprocessors can access content? Is access limited, logged, approved and protected by strong authentication? | Support and security teams may see content even when it is not used for training. |
| Location and transfers | Where are data and backups stored and processed? Which subprocessors and international transfer mechanisms apply? | Location can affect legal duties, contractual terms and government-access exposure. |
| Security safeguards | What encryption, key management, network isolation, vulnerability management, testing and audit evidence are available? | Controls should match the sensitivity and volume of the data. |
| Incidents | When and how will the provider notify you, preserve evidence, cooperate with investigation and assign responsibilities? | Your organization may have a shorter regulatory or contractual deadline than the provider’s default notice period. |
| Plan and feature scope | Do the privacy, retention and deletion promises cover the exact plan, API endpoint, model version and optional feature being purchased? | Terms for a consumer interface, enterprise workspace and API can differ. |
The FTC states that model-as-a-service companies must abide by commitments made to customers, including commitments in contracts, promotional material or marketplaces. It also warns that undisclosed secondary use can create legal risk. Treat those statements as a reason to inspect current terms and settings, not as a replacement for doing so.
4. Put the decision in writing
Use a proportionate privacy and security assessment before production access. The record should identify the purpose, data categories, legal role, provider, processing locations, access groups, retention schedule, minimization method, safeguards, residual risks and approval owner. Attach the provider’s contract, settings screenshots, subprocessors list, security documentation and deletion procedure.
Maintain a data-flow diagram or register showing each movement and storage point: source system, transformation or redaction step, AI request, provider logs, returned output, human review, downstream system and disposal point. The UK Information Commissioner’s Office (ICO) specifically recommends documenting how personal data moves and is stored in AI systems and deleting unneeded intermediate copies. Its guidance is available in How should we assess security and data minimisation in AI?.
Set an owner and review date. Reassess when the provider changes its model, terms, subprocessors, region, retention defaults or security controls, or when your organization changes the purpose, data types or workflow.

5. Configure an approved, restricted workflow
Once a service is approved, make the safe path easier than an improvised one. A practical implementation sequence is:
- Create managed accounts. Use organization-controlled identities, single sign-on where available, multi-factor authentication and centralized offboarding. Prohibit personal accounts for customer data.
- Assign least-privilege roles. Separate users who submit data, administrators who change settings and reviewers who approve outputs. Restrict bulk export and connector installation.
- Set privacy controls. Disable training or improvement use where appropriate, select the shortest workable retention, limit history and turn off optional sharing, public links and unnecessary telemetry.
- Build a pre-processing step. Automatically remove or tokenize identifiers, strip metadata and reject prohibited file types before an API request is sent.
- Control connectors. Allow only approved repositories and fields. Prevent an AI plug-in from searching an entire mailbox or customer database when a curated index is sufficient.
- Log the transaction. Record the user, purpose, data category, service configuration, timestamp, approval and destination without copying sensitive content into a second uncontrolled log.
- Require human review. Route generated text, classifications or recommendations to a trained employee before a customer sees them or a consequential decision is made.
- Delete working material. Remove temporary exports, local downloads, cached files and staging tables according to the retention schedule.
6. Give staff clear rules and examples
An acceptable-use policy should name the approved tools and prohibit unreviewed alternatives. State exactly what employees must not enter, such as full payment details, authentication secrets, government identification numbers, health information, unreleased legal documents or a complete customer export. Explain the approved redaction method and provide a safe prompt example using fictional values.
Tell staff not to paste a customer’s entire conversation when a short, de-identified excerpt answers the question. They should verify recipients before uploading files, avoid public links, protect downloaded outputs and report a mistaken disclosure immediately rather than trying to erase evidence. Training should cover prompt history, browser extensions, mobile apps, shared workspaces and copy-and-paste into other systems; data can escape through any of those paths.

7. Treat pseudonymization correctly
Pseudonymization lowers exposure but does not automatically make information anonymous. If your organization or another party can reconnect a token, the data can still be personal data under applicable law. Keep the re-identification key separate, restrict access to it, encrypt it and document who may use it and for what purpose.
Evaluate whether a combination of apparently harmless fields could identify someone. Rare dates, postal areas, job titles, free-text narratives and unique product complaints can re-identify a person when combined with other data. Test the transformed dataset against realistic linkage attempts before approving it for an external service. The ICO discusses this distinction and related AI risks in its data-minimisation guidance.
8. Check lawfulness and transparency for the jurisdiction
Privacy and confidentiality duties vary by country, sector, customer contract and purpose. Determine the lawful basis or other authorization required for the processing, whether special rules apply to sensitive data, and whether customers must be informed about the AI-assisted activity. For UK processing, the ICO says an appropriate lawful basis is required and should be recorded with the purposes in the privacy notice. Its page, last updated 28 October 2024, notes that the guidance is under review after legislative changes; confirm the current position at How do we ensure lawfulness in AI?.

Check contracts with customers and confidentiality agreements as well as privacy law. A customer may have prohibited onward disclosure to a cloud provider even when a general privacy notice permits processing. Consider data-subject access, correction, deletion, objection and portability workflows: can you locate the relevant prompts and outputs, correct a source record, and remove copies within the required period?

Data protection does not end when the model returns an answer. Generated text can reproduce confidential details, combine records incorrectly, invent account facts or expose information from an overly broad retrieval index. A reviewer should verify the source, recipient, factual accuracy, tone, required disclosures and minimum necessary detail.
For decisions about eligibility, fraud, credit, employment, insurance, health or access to services, identify any rules governing automated decision-making and meaningful human involvement. Keep evidence of the review and the source data used, but do not create an unnecessary duplicate of the entire prompt. If an output is stored in a customer record, apply the same access and retention controls as the underlying record.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone.10. Retain and delete deliberately
Create separate schedules for source records, AI prompts, outputs, audit logs, security events and temporary files. A business may need to retain a final customer communication while deleting the working prompt and uploaded spreadsheet sooner. Document legal holds and investigation exceptions so routine deletion does not destroy required evidence.
Confirm how the provider handles deletion from active storage, replicas, disaster-recovery backups, abuse-monitoring systems and support tickets. Ask whether deletion is immediate, queued or subject to a stated backup cycle, and obtain a completion report where the risk warrants it. On your own systems, securely erase local downloads and staging data; for printed records, use a secure disposal process rather than ordinary recycling. A cross-cut shredder can address paper copies, but it cannot remove information already sent electronically to an AI service.
11. Prepare for a mistaken disclosure or provider incident
Define an escalation route before launch. The person who discovers a sensitive prompt or suspicious provider activity should know whom to contact in security, privacy, legal and the business team. Preserve the relevant account, timestamp, configuration and request identifiers without forwarding the sensitive content to more people.

Your response plan should cover containment (disable the account, connector or token), scope (identify affected customers and copies), provider notification, legal assessment, customer or regulator notice where required, credential rotation, deletion requests, evidence preservation and corrective training. Test the plan with a tabletop exercise that includes a lost laptop containing downloaded outputs and a provider notice about unauthorized access.
12. Compare services and configurations on the controls that matter
There is no universally safest AI service. Compare candidates using the same questions and record evidence rather than awarding points for marketing labels.
| Decision axis | What a stronger option demonstrates | Questions for the buyer |
|---|---|---|
| Data use | Clear purpose limitation, configurable training and improvement settings, and contractual restrictions on secondary use. | Are abuse monitoring and human review covered separately? Can settings be locked for all users? |
| Retention and deletion | Short defaults, administrative controls, documented deletion timelines and a defined backup policy. | Can you delete one request and all tenant data? What evidence is returned? |
| Access and security | Strong authentication, granular roles, encryption, access logs, tested incident response and useful audit reports. | Who can view content, and how is exceptional support access approved? |
| Data flow | Named subprocessors, transparent processing locations and lawful transfer arrangements. | Will a new subprocessor or region be announced before it receives data? |
| Governance fit | Support for assessments, records, rights requests, contractual controls and policy enforcement. | Can the service export the records needed for an audit or deletion request? |
| Operational fit | Managed accounts, centralized settings, connector controls and workflows that staff can follow consistently. | Can administrators prevent personal accounts and unapproved plug-ins? |
13. Reassess as the service or use changes
A one-time approval can become inaccurate after a model update, a new plug-in, a changed retention default, a different geographic region or a new customer use case. Schedule reviews at a risk-appropriate interval and trigger an immediate review when any of those changes occurs. Monitor provider notices, contract amendments, security advisories, subprocessor changes and audit reports.

Track practical indicators such as prohibited-input incidents, redaction failures, access exceptions, deletion completion, unapproved accounts and output-review errors. Investigate trends instead of treating policy violations as isolated mistakes. Remove a workflow that cannot enforce minimization or retention reliably; a theoretically secure setting that employees routinely bypass is not an effective control.
14. Special caution for identity and identity-proofing services
NIST Special Publication 800-63A contains privacy-risk documentation and reassessment requirements for covered identity-proofing and identity-service providers. It is not a universal rule for every AI deployment. If your AI workflow supports identity proofing, biometric processing or an identity service, determine whether the publication applies and map its requirements to your specific role and jurisdiction. The publication is available at NIST Special Publication 800-63A.
Quick Recap
Common mistakes and the corrective action
- “The service does not train on prompts, so it is safe.” Check retention, logs, support access, subprocessors, backups, abuse monitoring and deletion separately.
- Uploading a complete export for convenience. Redesign the task to send selected fields or a de-identified excerpt.
- Using a personal account. Move the work to an organization-managed account with approved settings and auditable access.
- Keeping every prompt forever. Define a purpose-based schedule and delete temporary copies and unnecessary histories.
- Treating pseudonyms as anonymous data. Protect the re-identification key and continue applying personal-data controls where linkage is possible.
- Ignoring connectors and browser extensions. Review every integration, scope its permissions and block unapproved extensions.
- Allowing AI output to send automatically. Add human review for customer communications and consequential decisions.
- Failing to revisit approval. Trigger reassessment after changes to the provider, model, settings, purpose, data or workflow.
