How to Perform a Three-Way IOLTA Reconciliation

A three-way IOLTA reconciliation compares the trust journal, client ledgers, and adjusted bank balance as of one cutoff date. Here’s a practical monthly workflow and what to verify locally.

A three-way IOLTA reconciliation is complete only when three figures agree as of the same cutoff date: the trust-account journal balance, the total of all client and applicable administrative ledger balances, and the bank statement balance adjusted for recorded transactions that have not cleared. Reconcile them monthly where required, investigate unexplained differences rather than labeling them timing items, and keep a reviewable record of the work. The steps below use California State Bar handbook guidance as a practical example; the rules for frequency, records, forms, and retention depend on the jurisdiction where you practice.

What the three-way reconciliation compares

“Three-way” refers to three records of the same trust funds, not three separate bank accounts:

  1. Trust-account journal: the chronological record of receipts, payments, fees, and other account activity, with an ending balance.
  2. Client ledgers: a separate running balance for each client or matter whose funds are held. Include a bank-charges or administrative ledger where the jurisdiction’s method requires one.
  3. Adjusted bank statement: the bank’s ending balance adjusted for supported deposits and disbursements recorded in the books but not yet reflected by the bank.

The client-ledger total is an independent check. A journal can match the bank while still misrepresenting which client owns funds in the account.

Monthly reconciliation procedure

1. Set the period and cutoff

Collect the complete bank statement and supporting records, such as deposit slips, check images, and electronic transaction confirmations. Write the account identification, period, year, and statement cutoff date on the workpaper. Use that same date for the journal, ledger totals, and outstanding-item list; comparing records from different dates creates a difference that is not a meaningful reconciliation.

In its handbook guidance, the State Bar of California calls for monthly reconciliation and uses the statement period end as the cutoff. That end date is often, but not necessarily, the last calendar day of the month. Treat this as California guidance, not a universal rule.

2. Match the journal to every client ledger

Begin with prior closing balances. For each receipt and disbursement in the journal, locate the corresponding client-ledger entry or, where applicable, the bank-charges or administrative-ledger entry. Then check in reverse: every ledger transaction should also appear in the journal. Each client or matter needs its own running balance.

  • Look for omitted transactions, wrong amounts, duplicate entries, and entries posted to the wrong client or matter.
  • Keep each transaction traceable to its source. Combining several checks into one journal deposit can obscure which client supplied the funds.
  • Include every client with funds held when calculating the ledger total, not only matters with activity during the month.

3. Match the journal to the bank statement

Trace journal deposits, checks, electronic payments, fees, and other activity to statement entries and supporting documents. A recorded item that has not appeared on the statement by the cutoff may be listed as outstanding if it is supported and still uncleared.

Investigate any bank transaction missing from the journal. It may require a book entry; less commonly, it may reflect a bank error. Do not treat an unexplained difference as a timing item without evidence.

4. Calculate all three balances

Calculate the journal’s ending balance as of the cutoff. Separately total the running balances for all client ledgers and add the applicable administrative or bank-charges ledger if required by the method used. Then calculate the adjusted bank balance:

Statement ending balance + outstanding deposits − outstanding checks and other recorded disbursements not yet cleared = adjusted bank balance

The journal balance, ledger total, and adjusted bank balance should agree. The State Bar of Arizona’s trust-account guidance also addresses adjusted bank balances and administrative-ledger treatment; follow the procedure required in your jurisdiction.

5. Investigate and correct differences

If the journal and client ledgers disagree, trace entries transaction by transaction and correct the affected records. If the bank side does not agree, check cutoff timing, amounts, missing deposits, uncleared payments, bank charges, and other unrecorded activity. Recalculate all three figures after each correction.

Make corrections as dated adjusting entries with a clear explanation and a reference to the original transaction. Preserve the original entry so the audit trail remains understandable; do not erase or silently overwrite it. Promptly investigate a negative client ledger or any possible shortage affecting client funds, document what happened, and take corrective action.

6. Review, sign off, and retain the workpaper

Save the reconciliation and supporting records in the format required locally. Under the California handbook’s guidance, different formats are acceptable if they support the required process and document the monthly reconciliation. If a bookkeeper prepares it, the supervising lawyer remains responsible for review under that guidance. Iowa Judicial Branch guidance separately calls for retaining monthly reconciliation records and related statements and registers. Do not assume that California’s or Iowa’s form or retention period applies in another jurisdiction.

Compact reconciliation workpaper

Use a workpaper that records the cutoff, the three figures, outstanding items, exceptions, and review. This checklist is a practical structure, not a substitute for a locally required form.

Choosing a recordkeeping format

Paper records, spreadsheets, and accounting software can all support the work if they produce a complete, traceable reconciliation. Evaluate a format by whether it can maintain a chronological journal, separate client or matter balances, attach or identify supporting documents, track outstanding items, preserve an audit trail for corrections, and retain the completed workpaper.

California’s handbook permits different formats when they support its three-way process. Iowa guidance advises retaining the monthly register, subledger balances, and reconciliation report when using a computer. A paper ledger may be useful for paper-based records, but it does not replace bank statements, source documents, appropriate controls, or compliance with local rules.

Check the rules for your jurisdiction

Local bar and court rules determine the required reconciliation frequency, records, forms, retention, and related deadlines. California’s handbook provides a detailed monthly procedure, but other jurisdictions publish their own guidance: see the Iowa Judicial Branch trust-account guidance, the State Bar of Arizona trust-account guidance, and the Washington State Bar Association IOLTA lawyer trust accounting FAQ.

California’s current Client Trust Account Guidelines also describe designated-licensee reporting requirements that began January 1, 2026, including reporting information for existing accounts due to institutions by July 1, 2026. These are account-administration requirements, not arithmetic steps in a three-way reconciliation. Check the current rules and IOLTA program instructions that apply where you practice. The California handbook’s 2024 update revised its reconciliation section; its appendix says reproduced rules are current as of January 1, 2023, so verify rule text separately before relying on a rule number.
