How to Manage Risk When Markets Are Volatile

Market volatility cannot be controlled, but investors can prepare with goal-based allocation, diversification, savings, and a measured rebalancing plan.

You cannot control market volatility or know in advance when it will end. You can decide what level of investment risk fits each goal, spread risk across investments, keep enough savings for near-term shocks, and set rules for when you will rebalance. Those steps can help you stay aligned with your plan; they cannot guarantee profits or prevent losses.

The practical sequence is straightforward: check whether your goals or financial circumstances have changed, compare your portfolio with the allocation you chose for those goals, and make deliberate adjustments only when they are warranted. Avoid treating a market headline or one sharp drop as a signal that you must trade.

What should you do when the market is volatile?

Start with preparation rather than prediction. The SEC Office of Investor Education and Assistance and other U.S. agencies, in their October 5, 2026 World Investor Week bulletin, describe resilience as having a plan that can continue serving financial goals as markets change. Their broad recommendations include budgeting, managing risk, maintaining adequate savings, and investing in a diversified way.

When prices move sharply, use a short decision process instead of reacting to each move:

  1. Pause before trading. A market decline by itself does not tell you whether your goals, time horizon, income needs, or ability to bear risk have changed.
  2. Check the purpose of the money. Identify which goal the investments support and when you expect to need the money. Funds needed soon may call for a different risk approach than money intended for a much later goal.
  3. Review your intended allocation. Compare your current holdings with the mix you selected for that goal. Ask whether the portfolio has drifted beyond the limits you set in advance.
  4. Check your financial cushion. Consider whether emergency savings and debt obligations leave you able to meet near-term expenses without selling investments under pressure.
  5. Make only a considered change. If your circumstances or plan have changed, update the plan deliberately. If they have not, and your portfolio remains within your chosen limits, a market swing alone may not require a change.

This is a framework for decision-making, not a rule that investors must always hold or always sell during a downturn. The key is to avoid substituting a short-term market guess for a plan based on your own needs.

How much investment risk fits your goal?

Asset allocation is how you divide investments among categories such as stocks, bonds, and cash. Investor.gov explains that the suitable mix depends on the goal’s time horizon and your risk tolerance, not on a universal formula. Risk tolerance includes both your willingness to accept losses and your financial ability to do so.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Start with the time horizon

For each investment goal, estimate when you will need the money. A longer time horizon may make it easier for an investor to tolerate investments that fluctuate more. A shorter horizon may favor less volatile investments because there may be less time to recover from a decline before the money is needed. This is a general relationship, not a prediction that any particular asset will recover on a schedule.

Separate goals if their timing differs. Money intended for a near-term expense and money invested for a much later goal do not necessarily need the same allocation. A single portfolio-wide answer can obscure this distinction. The point is not to create a complicated plan for every dollar; it is to avoid exposing money needed soon to a level of fluctuation you cannot accept.

Test both willingness and ability to take risk

Ask two different questions. First, how would you feel if an investment fell in value? Second, could your finances withstand a loss without forcing you to abandon the goal or sell at a difficult time? An investor may be emotionally comfortable with risk but unable to tolerate a loss because the money is needed soon. Another investor may have a long time horizon but find large swings so distressing that a high-risk allocation is hard to maintain.

Do not let an online risk questionnaire decide the answer for you. The SEC’s investor guide cautions that online questionnaires and allocation tools may be biased toward products or services sold by their sponsors. Treat a result as one input, examine how it was produced, and compare it with your actual goal, timeline, and finances.

Do not use age alone as an allocation rule

Age can be part of a broader discussion about time horizon, but the cited guidance does not prescribe an allocation based on age. Two people of the same age can have different goals, liquidity needs, resources, and tolerance for losses. Choose a mix for the money’s purpose and your circumstances, rather than treating a single age-based rule as a personal recommendation.

How diversification can reduce concentration risk

Diversification means spreading investments rather than depending too heavily on one holding or one category. It can reduce concentration risk and help balance the effects of different investments, but it does not remove investment risk. The SEC notes that all investments involve some risk and investors can lose some or all of the money they invest.

Diversify across asset classes

Stocks, bonds, and cash equivalents have different broad risk characteristics. The SEC’s beginner guide describes stocks as historically having greater risk and higher returns among these three major categories. Bonds are generally less volatile and have more modest returns. Cash equivalents generally have low risk but carry inflation risk, meaning their purchasing power can be eroded as prices rise. These are broad descriptions, not guarantees about every security or what any asset will do next. High-yield bonds carry higher risk than the broad label “bonds” may suggest.

Holding more than one asset category can prevent a portfolio from depending entirely on a single type of investment. But choosing multiple categories does not ensure that losses in one will be offset by gains in another. The value of diversification is spreading exposure, not promising a particular outcome.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Diversify within each category

A portfolio can be concentrated even when it contains several investments. For example, a group of funds may each hold many securities yet overlap substantially in the same companies or industries. A fund focused on one industry does not necessarily diversify a portfolio that is otherwise exposed to that same industry.

Review what each fund actually holds and how its holdings overlap with the rest of your portfolio. Consider exposure across companies and industry sectors, as well as across asset classes. Mutual funds, index funds, and exchange-traded funds can provide exposure to many holdings, but the fund name alone does not establish that the whole portfolio is diversified. The 2026 World Investor Week bulletin notes pooled funds as one way to support diversification; the SEC guidance likewise emphasizes examining the investments underneath.

Use a comparison that fits your circumstances

When considering an allocation or investment approach, compare the factors that affect whether you can maintain it, rather than searching for a universally best mix.

Decision factor What to ask
Goal and time horizon When will you need this money, and how much fluctuation can the goal tolerate?
Risk tolerance Can you accept losses financially, and are you willing to stay with the plan through declines?
Diversification Are you spreading exposure across and within asset classes, or are holdings concentrated or overlapping?
Ease of maintaining the plan Can you keep the allocation and follow its rebalancing rules without frequent discretionary trading?
Taxes and transaction costs Could a sale create tax consequences or fees that outweigh the reason for changing the holding?
Liquidity Will you have accessible savings for near-term needs, or might you have to sell investments at an inconvenient time?

These are decision criteria, not scores that identify a winning portfolio. Their relative importance depends on the goal and the investor.

Should you sell when the market drops?

A drop is not, by itself, enough information to determine whether selling is appropriate. The useful question is whether the investment still fits your goal and whether the overall allocation remains consistent with your plan. The sources do not prescribe a response to every dip, nor do they establish a market forecast that could reliably tell an investor when to sell and when to buy back in.

Short-term trading and attempts to time the market can lead to buying after prices have risen and selling during declines, potentially reducing returns. The October 2026 multi-agency bulletin warns about this behavior and says patient, periodic investing, including dollar-cost averaging, can help mitigate the effects of volatility and short-term swings. It does not promise that periodic investing will always produce a better result.

For investors who contribute regularly, continuing to invest according to a chosen plan is different from making an urgent bet about the next market move. It also does not remove the need to choose an allocation appropriate for the goal or to reassess it when circumstances change.

In a historical Investor.gov article that is no longer updated, Lori Schock, then the SEC’s Director of the Office of Investor Education and Assistance, wrote: “During a time of market volatility, it may be especially tempting to make some major investment changes.” The warning is about the temptation to react; it is not a rule against making a change when a goal, time horizon, or financial situation genuinely calls for one.

How to rebalance without turning it into market timing

Rebalancing brings a portfolio back toward the allocation you intended after market movements cause holdings to drift. It is a way to restore the risk exposure you selected, not a way to forecast which investment will perform best next. The SEC says rebalancing tends to work best relatively infrequently.

Choose a rule before the next swing

You can use a calendar-based review or a threshold-based rule. A calendar rule means checking at a chosen interval; the SEC gives six or twelve months as examples, not mandatory schedules. A threshold rule means deciding in advance how far an allocation may drift before you review it. The source does not prescribe a particular threshold. Either way, the aim is to make a measured review rather than trade repeatedly in response to each fluctuation.

Write down the target allocation and the review rule in plain language. A useful rule identifies what you will compare, when you will check it, and what conditions would lead you to act. It should also leave room to reconsider if your goal, timeline, or finances change. A fixed schedule is not a reason to rebalance blindly when the portfolio remains within your chosen limits.

Three ways to restore the allocation

  1. Sell an overweight holding and buy an underweight one. This directly changes the portfolio, but before trading, consider transaction fees and possible tax consequences.
  2. Direct new money to underweight assets. This can move the portfolio toward its intended mix without selling existing holdings, though whether it is sufficient depends on the size of the drift and the contributions available.
  3. Redirect ongoing contributions. You can temporarily direct contributions toward underweight assets until the portfolio is closer to its target, rather than changing every holding at once.

The SEC describes all three approaches. They are alternatives to consider, not instructions to use one method in every account or circumstance. Taxes, fees, available contributions, and account rules may affect which route is practical.

Check whether anything important has changed

Before making a portfolio change, distinguish a change in market value from a change in your plan. Ask whether the goal has changed, the time horizon has shortened or lengthened, your ability to bear losses has shifted, or your need for accessible cash has increased. If your circumstances and target remain consistent and the portfolio remains inside the limits you chose, a rebalance may not be needed at that moment.

Rebalancing can involve selling assets that have grown relative to the rest and adding to those that have lagged. That may feel counterintuitive during a strong trend or a downturn. The purpose is not to declare that one asset is about to outperform; it is to maintain the portfolio’s intended balance. Frequent adjustments can add costs and make it harder to stick with a coherent plan.

Build a cash-flow buffer so a downturn does not dictate your decision

Emergency savings serve a different purpose from long-term investments: they can help cover unexpected expenses without requiring you to liquidate investments prematurely. The World Investor Week 2026 bulletin recommends adequate emergency savings and budgeting as part of resilience. It does not set a universal savings amount, so the right reserve depends on your obligations and circumstances.

Think through the expenses that could arrive while markets are unsettled: an urgent repair, a loss of income, or another unplanned bill. If paying those costs would require selling investments immediately, your portfolio may be carrying money that you need for liquidity rather than for a longer-term goal. The answer is not necessarily to hold all savings in cash; cash equivalents have inflation risk, and the balance between accessible savings and investments is personal.

Consider high-interest debt alongside investment risk

Debt payments affect how much financial flexibility you have during a downturn. The October 2026 bulletin says many credit cards charge high interest rates—as much as 18 percent or more—if the balance is not paid off in full each month. That figure is the bulletin’s specific context for many credit cards, not a rate that applies to every card or borrower. The bulletin recommends planning to pay off high-interest debt; it does not provide a personalized comparison of paying debt versus investing.

Include required debt payments in your budget and consider whether high-interest balances could make it harder to maintain investments through market declines. A plan that ignores cash flow can look tolerable on paper yet force a sale when an expense or payment comes due.

Account for taxes, fees, and product choices

A change in holdings can have consequences beyond the market exposure it creates. Selling may involve transaction costs and tax consequences, so consider both before trading. The exact impact depends on your account, jurisdiction, tax situation, and the holdings involved; the cited guidance does not calculate those outcomes for an individual investor.

A target-date or lifecycle fund is one option for investors who want allocation changes and rebalancing to happen within a fund. These funds can automate allocation changes over time, but choosing one still requires checking whether its target date and strategy fit the goal. Automation is a convenience, not a guarantee of returns or a personalized recommendation.

If you use an online allocation tool, check who sponsors it and whether it steers users toward products or services sold by that sponsor. If you seek individualized help, the SEC guide advises checking a financial professional’s credentials and disciplinary history before hiring them. A professional can help interpret your circumstances, but the decision should still be grounded in your goals, liquidity needs, costs, and risk tolerance.

Protect yourself from investment scams during volatile periods

Urgency and uncertainty can make unsolicited investment pitches especially difficult to assess. The October 2026 bulletin from the SEC Office of Investor Education and Assistance and co-issuing agencies says investment scams have caused investors worldwide to lose billions of dollars each year. It gives no precise total. The bulletin also warns that artificial intelligence has made impersonation more convincing.

Do not treat a confident claim, a familiar-looking identity, or a promise tied to market events as proof that an offer is legitimate. Pause before sending money or sharing account information, and independently verify who is contacting you. Be particularly wary of pressure to act immediately or claims that an investment can reliably sidestep market risk. A diversified portfolio and a written plan do not make an investor immune to fraud.

A practical review checklist for a volatile market

  • Goal: Name the purpose of each invested sum and when it is likely to be needed.
  • Allocation: Check whether the current mix still matches that goal and your ability and willingness to bear losses.
  • Diversification: Review exposure across asset classes, holdings, and industry sectors; look for concentration and overlap among funds.
  • Rebalancing rule: Use a chosen calendar interval or a pre-set drift threshold, and avoid turning every market move into a trade.
  • Cash flow: Check whether savings can cover likely near-term shocks without an untimely investment sale, and account for high-interest debt.
  • Costs: Consider fees and tax consequences before selling or changing holdings.
  • Information and offers: Be skeptical of market-timing pitches and verify the identity of anyone offering an investment.
  • Changed circumstances: If your goal, timeline, or finances have changed, revisit the plan rather than mechanically preserving an outdated allocation.

The decision rule is to return to the plan, check whether your circumstances or intended risk have changed, and then make a considered adjustment if needed. Volatility is a market condition, not an instruction to trade.
