How to Evaluate a Bank Before Buying Its Stock

Learn how to evaluate a bank before buying its stock by connecting capital, funding, liquidity, loan losses, earnings quality and valuation instead of relying on one ratio.

Evaluate a bank as a balance-sheet and risk-management business, not as an industrial company with a single earnings multiple. Start by identifying its business model and comparable peers, then test capital, funding and liquidity, interest-rate exposure, loan losses, earnings quality and valuation using several years of filings. The result should be a written thesis that explains both the return you expect and the losses the bank could absorb under a stressed scenario.

Why bank analysis requires a different checklist

A bank earns a spread and fees by taking financial risk with borrowed money. Deposits and other funding create liabilities that can leave quickly, while loans and securities may take months or years to mature or sell. A change in interest rates can therefore affect both current profit and the economic value of assets and liabilities. Credit losses, deposit behavior, capital requirements and liquidity interact rather than appearing as separate line items.

Capital is the first loss-absorbing buffer, but no single capital ratio captures every danger. Funding can be plentiful in aggregate yet unstable if it is concentrated in uninsured or wholesale sources. A low current loss rate can also conceal a risky loan mix, weak collateral or delayed recognition of problem credits. Your analysis should connect these elements instead of treating each ratio as a pass-or-fail test.

1. Identify the bank’s business model and a fair peer group

Classify the institution before comparing ratios

Read the annual report’s business description and segment disclosures. Determine whether the issuer is primarily a diversified commercial bank, regional lender, custody or transaction bank, card-focused lender, mortgage specialist, wealth manager or another model. A bank with a large securities portfolio and fee business should not be judged against a lender whose balance sheet is dominated by commercial real estate loans.

Business mix changes the meaning of growth, margins, deposits and fees. A card lender may show higher charge-offs but also different pricing and loss recovery patterns. A custody bank may have modest loan balances and substantial fee revenue. A regional bank may depend heavily on local employers, property markets and a smaller number of depositors.

Build a like-for-like comparison set

Choose peers with similar size, geography, products, funding sources and regulatory category. State why each peer is comparable. Use at least several years of history when available, because one quarter can reflect a rate spike, an acquisition, a securities sale or a temporary reserve release. Peer comparisons can be distorted by acquisitions, accounting treatment, business mix and size, so investigate large differences rather than assuming the highest ratio is best.

2. Check capital and loss absorption

The Federal Reserve describes capital as support for operations and a cushion against unexpected losses or declines in asset values. Its official explanation states: “The primary function of capital is to support the bank’s operations, act as a cushion to absorb unanticipated losses and declines in asset values that could otherwise cause a bank to fail, and provide protection to uninsured depositors and debt holders in the event of liquidation.”

Read several capital measures

Measure What it helps you assess Questions to ask
CET1 ratio Highest-quality common equity relative to risk-weighted assets Is it rising or falling? How much comes from retained earnings versus new equity? Are risk-weighted assets growing faster than capital?
Tier 1 leverage ratio Capital relative to total assets without risk weights Does the simpler balance-sheet measure tell the same story as CET1? Could low-risk weights obscure rapid asset growth?
Tangible common equity Common equity after deducting goodwill and other intangible assets How much tangible equity supports the assets and could absorb losses? Are securities marks or other adjustments included?

The Kansas City Federal Reserve describes leverage ratios as simpler and more transparent than risk-weighted measures. It also warns that regulatory calculations and requirements differ by bank size, complexity and jurisdiction. Read the definitions in the bank’s capital disclosure rather than comparing labels that were calculated differently.

Look beyond the headline ratio

Review the direction of each measure over multiple quarters. Identify the effect of dividends, buybacks, stock issuance, acquisitions, loan growth and changes in risk-weighted assets. Ask whether unrealized securities losses are included or excluded and whether a capital surplus would remain after a realistic credit or market shock.

Do not treat “well capitalized” as a guarantee of safety or future stock performance. Federal Reserve examination guidance says capital ratios do not explicitly capture all asset-quality, interest-rate, liquidity, market and operational risks. A bank with a ratio similar to a peer may face greater risk because its loans, deposits or hedges are more concentrated.

3. Inspect deposits, wholesale funding and liquidity

Separate stable deposits from fragile funding

Start with the deposit total, then split it into operating or core deposits, uninsured deposits and more rate-sensitive balances. Examine concentration by customer, industry, geography and account size. A high uninsured share can make depositors more sensitive to confidence, rates and the perceived value of the bank’s assets.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Wholesale funding can be more costly and less stable than core deposits. In the Federal Reserve’s definition, it includes brokered deposits under $250,000, federal funds purchased, securities sold under repurchase agreements, subordinated notes and debentures, and other borrowed money. Track each category, its maturity and its interest rate rather than combining all liabilities into one funding number.

Test liquidity under pressure

  • Compare cash and readily marketable securities with short-term funding needs.
  • Review pledged collateral and the capacity available through secured or central-bank borrowing arrangements disclosed by the bank.
  • Check deposit outflows and the rate paid to retain deposits. Rapidly rising deposit costs can compress margins before balances actually decline.
  • Identify maturities of wholesale borrowings and securities that could require refinancing during a stressed market.
  • Look for concentrations in uninsured, brokered or otherwise rate-sensitive deposits.

Analyze interest-rate sensitivity

Read the bank’s contractual maturity and repricing tables, net interest income simulations and economic-value sensitivity where disclosed. Ask what happens if rates remain high, fall quickly or move unevenly across the yield curve. A bank can report strong current net interest income while the market value of long-duration securities and fixed-rate loans falls. Conversely, falling rates may reduce asset yields faster than funding costs decline.

Pay attention to hedges and their assumptions. A sensitivity table is a scenario, not a forecast; compare its assumptions with the actual maturity, deposit and loan mix. Reconcile changes in net interest margin with changes in rates, volumes, mix and funding costs.

4. Test asset quality and concentration

Map the loan book

List loans by type, geography, borrower and collateral. Important categories include commercial real estate, nonbank financial institution lending, business and consumer credit, residential real estate and agriculture. The FDIC’s 2026 Risk Review uses these areas to organize current banking risks, but sector commentary is only context. The target bank’s filings determine its actual exposure.

Track the full credit cycle

Indicator How to use it
Delinquencies Find loans 30 or more days past due and identify whether deterioration is broadening across products.
Nonperforming or nonaccrual loans Check loans no longer accruing interest and the actions management is taking.
Net charge-offs Measure losses actually removed from the balance sheet; compare with prior periods and peers.
Allowance for credit losses Assess reserves against expected losses and the assumptions behind them.
Provision expense Determine whether current earnings are being reduced to prepare for losses or boosted by a reserve release.
Concentration data Identify dependence on one property type, borrower group, region or industry.

Read management’s discussion of collateral values, loan-to-value ratios, covenant breaches, criticized assets and modifications. A low charge-off rate is less reassuring when a portfolio is young, aggressively underwritten or protected by collateral whose value depends on the same economic condition that is hurting borrowers.

Interpret reserves carefully

Compare the allowance with nonperforming loans, total loans and the portfolio’s risk. Coverage ratios are not interchangeable: a bank with few nonperforming loans may still need substantial reserves for a rapidly growing or concentrated book. Look for changes in forecast assumptions, qualitative overlays and the timing of provision releases.

5. Separate durable earnings from the rate cycle

Use a multi-period earnings bridge

Review net interest income, net interest margin, fee income, operating expenses, credit-loss provisions and taxes across several quarters and years. Net interest margin is net interest income divided by average earning assets. Return on average assets is net income divided by average assets, and return on equity is net income divided by average equity capital.

Explain each major change. Was margin growth caused by loan pricing, lower deposit costs, a temporary funding benefit or a change in accounting? Did fee income come from recurring payments and servicing, or from a volatile capital-markets transaction? Did profit rise because provisions were released after an unusually conservative reserve build?

  • Please Note: To reach 10Gbps speed, keep the cable under 3.3 ft. For USB A Male to USB C adapters, try flipping the USB C connector. USB C Male to USB A adapters support bidirectional 10Gbps transfer within 3.3 ft

Measure efficiency without losing context

Track operating expenses against revenue and assets, but distinguish investment from waste. A bank adding staff and technology may have temporarily higher costs while building a durable platform. Conversely, repeated “efficiency” programs may mask underinvestment in controls or customer service. Compare expense trends with loan growth, deposit growth, service quality and risk-control disclosures.

Normalize returns

Construct a through-cycle view that removes one-off securities gains, restructuring charges, acquisition accounting, reserve releases and unusually favorable or unfavorable rate conditions. Then compare normalized ROAA and ROE with peers that have similar business models. A high ROE produced by very low tangible equity may indicate leverage rather than superior economics.

6. Connect valuation to sustainable returns

Start with book and tangible book value

Compare the share price with book value and tangible common book value, then ask what return on equity, growth and capital generation the market price assumes. A discount to tangible book is not automatically a bargain: it may reflect expected credit losses, expensive funding, weak returns, dilution or the market value of securities and loans.

Use multiples as outputs, not shortcuts

Price-to-book, price-to-tangible-book and earnings multiples are useful only when paired with normalized profitability and risk. A bank that can sustainably earn returns above its cost of equity may deserve a premium; one whose returns barely cover that cost may deserve a discount. No universal “cheap” threshold applies across banks.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Account for capital allocation

  • Include dividends and buybacks in the expected return, but test whether they remain feasible after losses and regulatory requirements.
  • Model dilution from employee compensation, conversions, acquisitions or future equity issuance.
  • Check whether buybacks occurred above or below tangible book value and whether they reduced resilience.
  • Consider restrictions on distributions if capital falls or regulators object to the plan.
  • Use downside cases for credit losses, deposit outflows, higher funding costs and lower fee revenue.

Your valuation conclusion should state the normalized return you expect, the capital required to support growth and the conditions that would invalidate the thesis. It should not rely on one ratio or on a peer average treated as a target.

7. Read original filings and keep the thesis current

  1. Download the latest annual and quarterly reports, earnings release, investor presentation and capital disclosures.
  2. Reconcile headline figures with footnotes: definitions of deposits, nonperforming loans, tangible equity, securities marks and segment revenue can differ.
  3. Use regulatory call-report data where available to verify loan mix, delinquencies, capital and funding details.
  4. Build a spreadsheet with at least several years of quarterly data for deposits, loans, net interest margin, provisions, charge-offs, nonperforming assets, capital and returns.
  5. Write the base case, upside case and downside case, including the assumptions that drive each one.
  6. Set review triggers for material rate changes, deposit outflows, credit deterioration, capital actions, acquisitions and new regulatory developments.

Update the analysis after each trigger rather than waiting for the next annual report. Verify dates and definitions every time; a ratio that looks comparable may have changed because of an acquisition, accounting treatment or a revised regulatory calculation.

US banking conditions in 2025 and 2026: context, not a benchmark

Federal Reserve system figures provide a backdrop for US investors, but they are not safe thresholds for an individual stock.

Measure Reported condition How to interpret it
Capitalization More than 99% of US banks were well capitalized in the fourth quarter of 2025. Aggregate CET1 ratios were about 13% for both large and small banks, roughly unchanged from a year earlier. System strength does not show whether a particular bank’s capital matches its risk profile.
Available-for-sale securities Unrealized losses were $98 billion in the fourth quarter of 2025, less than one-third of the 2022 peak. Review the issuer’s duration, hedges, liquidity and treatment of securities marks.
Deposits Commercial bank deposits reached $19.5 trillion by February 2026. Uninsured shares rose slightly from recent lows but remained below 2022 levels. Aggregate deposits do not reveal a bank’s own concentration or outflow risk.
Loan delinquency Total delinquency was 1.6% at year-end 2025. The definition includes loans 30 or more days past due or in nonaccrual status; the long-run historical average cited by the Federal Reserve is about 3%. Compare the issuer’s portfolio, vintage and concentrations rather than assuming the system rate applies.
Profitability System ROAA was about 1.1% and ROE about 11.2% at year-end 2025. These are aggregate conditions, not required returns for an individual bank.
Large-bank capital Aggregate CET1 was 12% in the first quarter of 2026. Most large banks’ ratios fell quarter over quarter as distributions and risk-weighted-asset growth outweighed incremental earnings. Capital can decline even while a bank remains profitable; track distributions and asset growth together.

Red flags that deserve investigation

  • Deposits are shrinking while loan balances continue to grow.
  • Funding costs rise sharply or wholesale borrowing replaces core deposits.
  • Uninsured deposits or one industry make up an unusually large share of liabilities or loans.
  • Risk-weighted assets grow faster than tangible common equity.
  • Capital ratios improve mainly because assets are sold, risk weights change or temporary gains are recognized.
  • Nonperforming loans, criticized assets or delinquencies rise before provisions catch up.
  • Reserve releases support earnings despite worsening borrower conditions.
  • Net interest margin depends on a rate assumption that conflicts with the bank’s deposit repricing data.
  • Fee revenue is volatile but presented as recurring.
  • Buybacks or dividends continue while capital is under pressure or tangible book value is falling.
  • Management changes definitions, peer groups or segment reporting in ways that make the historical series difficult to reconcile.

Common mistakes to avoid

Using a system average as a safety line

Low aggregate delinquency or high aggregate capital says little about an issuer with concentrated commercial real estate, uninsured deposits or long-duration securities. System statistics are context only.

Comparing unlike banks

A custody bank, card lender and rural commercial bank have different margins, fee streams, capital needs and loss patterns. A peer multiple without a business-model explanation is weak evidence.

Calling a low price-to-book ratio a thesis

Explain why the bank can earn an acceptable return on tangible equity and why its assets and funding are worth the carrying values. If you cannot explain the discount, the multiple is only a description of the market price.

Ignoring the liability side

Loan growth and credit quality matter, but a bank can fail through a funding and liquidity shock before accounting losses fully appear. Deposits, uninsured balances, borrowing capacity and securities liquidity belong in every review.

A practical decision memo

Before buying, summarize the analysis on one page:

  1. Business: What does the bank do, where does it operate and which peers are genuinely comparable?
  2. Capital: What are CET1, leverage and tangible common equity ratios, and how have they changed?
  3. Funding: How stable are deposits, what share is uninsured or wholesale, and what happens if funding costs rise?
  4. Assets: Which loan and securities exposures could produce losses, and how strong are reserves and collateral?
  5. Earnings: What portion of returns is recurring after normalizing rates, provisions and one-off items?
  6. Valuation: What normalized ROE and growth does the current price imply?
  7. Risks and triggers: Which data points would make you reduce, hold or reject the position?

If the memo cannot answer those questions from original filings, the appropriate action is to keep investigating rather than substitute a headline ratio for missing evidence.

Bottom line

A sound bank-stock evaluation links business model, capital, funding, liquidity, interest-rate exposure, asset quality, earnings and valuation in one chain of reasoning. Capital is a buffer, not a guarantee; deposits are a funding structure, not just a total; and profitability is meaningful only after removing rate-cycle and one-off effects. Use the latest filings, compare like-for-like peers, stress the downside and update the thesis when rates, deposits, credit or regulation change.
