How to Build a Diversified Portfolio Across Stocks, Bonds, and Commodities

A practical, evidence-based process for combining stocks, bonds, and commodities without relying on a one-size-fits-all allocation: define the goal, diversify within each category, understand commodity products, compare costs and risks, and set rebalancing rules.
Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

A diversified portfolio across stocks, bonds, and commodities should be built from your goal, time horizon, and ability and willingness to tolerate losses—not from a preset percentage recipe. Choose broad exposures, check what each fund actually owns, understand how commodity products work, and write down rules for costs and rebalancing before markets move.

This is general U.S. investor education, not individualized investment or tax advice. The right mix depends on circumstances that no generic article can determine.

Start with the goal, time horizon, and risk tolerance

Asset allocation is the decision about how much of a portfolio is exposed to different asset categories. The U.S. Securities and Exchange Commission (SEC) describes time horizon as the expected period for investing toward a goal and risk tolerance as both your ability and your willingness to lose some or all of the original investment in exchange for potentially greater returns. Those two ideas should come before choosing a fund or a percentage. See the SEC’s beginner guide to asset allocation, diversification, and rebalancing.

Define what the money must do

Write the purpose in one sentence: for example, a retirement account, a house deposit, education costs, or a long-term wealth goal. List the amount you may need and whether withdrawals will be a single payment or a stream of payments. Money needed for a near-term liability has a different job from money that can remain invested for decades.

Match the mix to the time horizon

A longer horizon can give you more time to recover from market declines, making volatile investments potentially more tolerable. A shorter horizon leaves less time for recovery and may favor less volatility and more readily available assets. A date on a calendar is not enough: consider whether the date is fixed, how much the amount can change, and whether you have other resources if markets fall immediately before the withdrawal.

Separate ability from willingness

Ability is the financial capacity to withstand a loss. It can be reduced by unstable income, high-interest debt, a small emergency reserve, or a fixed spending need. Willingness is your behavior under pressure: would you continue holding after a sharp decline, or would a loss cause you to sell at the worst time? A portfolio is not suitable merely because its long-term expected return looks attractive if you cannot stay invested through its likely drawdowns.

Use these questions as a framing tool, not as a quiz that automatically dictates an allocation. Revisit the answers when your goal, income, liabilities, or withdrawal date changes.

Know what stocks, bonds, and commodities can contribute

Stocks, bonds, and cash are common asset categories. The SEC also identifies real estate, precious metals and other commodities, and private equity as categories some investors include, while warning that alternatives have category-specific risks, fees, and complexities. Its overview of investment choices is available at Investor.gov’s investment-options guide.

Asset category What it represents Important sources of risk Questions before buying
Stocks Ownership interests in companies; returns can come from price changes and distributions. Company, sector, market, economic, currency, and valuation risk. Prices can fall substantially. How broad is the exposure by company, sector, country, and company size? Does it overlap with another stock fund?
Bonds Loans to governments, companies, or other issuers in exchange for interest and repayment terms. Interest-rate, credit or default, inflation, reinvestment, liquidity, and currency risk. A bond fund can lose value even when individual bonds promise repayment at maturity. What are the credit quality, maturities, duration, currencies, and issuer concentrations? How could rates or defaults affect the fund?
Commodities Exposure to raw materials such as energy products, agricultural goods, or metals, directly or through financial contracts. Supply and storage conditions, weather, industrial demand, macroeconomic changes, contract-roll effects, leverage, liquidity, and product-structure risk. Does the product hold physical assets, futures, options, swaps, or another instrument? What fees, roll rules, and redemption terms apply?

These categories do not move in lockstep, but diversification is not a promise that losses will be avoided. Correlations can change during a crisis, and every category can decline.

Diversify both between categories and within them

The SEC’s Investor.gov beginner guide states: “A diversified portfolio should be diversified at two levels: between asset categories and within asset categories.” The first level is the mix among stocks, bonds, commodities, cash, and any other categories you deliberately use. The second level is the spread of exposures inside each category. A portfolio can contain all three headline categories and still be dominated by one company, industry, issuer, country, or commodity contract.

Build breadth inside stocks

Check whether stock exposure spans multiple industries and issuers rather than a single theme. A broad fund may pool many companies, but a sector, country, technology, small-cap, or single-industry fund can be narrow. Review the current top holdings and the percentage represented by the largest positions. If two funds own many of the same companies, adding both may increase complexity without adding meaningful diversification.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Build breadth inside bonds

Look beyond the fund name. Examine government and corporate exposure, credit ratings, maturity ranges, duration, currencies, and the share invested in any one issuer or sector. Shorter-maturity and higher-quality bonds can behave differently from long-maturity or lower-quality bonds, but each has trade-offs involving income, price sensitivity, credit risk, and reinvestment risk. Do not assume that a bond label means the value cannot fall.

Build breadth inside commodities

Commodity exposure can be concentrated in one market even when a product uses several contracts. Determine whether the strategy is focused on energy, agriculture, metals, or a particular index, and identify how much each segment contributes. Different commodity markets have different economic drivers, so a product’s actual weights matter more than the word “commodity” in its name.

Look for overlap across the whole portfolio

Make a holding-level inventory for every fund and account. Group duplicate companies, issuers, sectors, countries, and contracts. Include indirect exposure: a broad fund may already own a company that also appears in a thematic fund, and a fund’s commodity index may overlap with another product through the same futures contracts. Owning several funds is not automatically diversification.

Understand commodity implementation before adding it

Buying a physical commodity, buying shares in a company linked to a commodity, and buying a commodity exchange-traded product (ETP) are different exposures. The Commodity Futures Trading Commission (CFTC) explains in its commodity ETP advisory that commodity ETPs and mutual funds may use futures, options, swaps, or foreign exchange and may be organized as commodity pools. Read the current prospectus and disclosure documents for the exact product.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Physical holdings are not the same as futures exposure

Some products may hold physical commodities, while others obtain exposure through financial contracts. A futures contract is time-limited and does not give you ownership of the underlying commodity. The fund’s share value can therefore diverge from the spot price—the cash-market price you may see quoted for the commodity—over time.

Understand rolling and the shape of the futures curve

Because futures expire, a fund that maintains exposure generally sells a contract approaching expiration and buys a later one. If the later contract costs more than the expiring contract, the fund can experience a negative roll effect: it may receive less exposure after replacing the contract, creating a drag on returns even if the spot price is unchanged. If later contracts cost less, the roll effect can be positive. Trading spreads, commissions, management fees, and other operating costs further separate fund performance from a headline commodity price. The CFTC advisory describes these tracking differences and the need to read the product’s disclosures.

Match the risk review to the commodity market

  • Energy: supply disruptions, production decisions, transportation, storage capacity, and demand can drive prices.
  • Agriculture: weather, planting and harvest conditions, disease, inventories, and trade policy can be important.
  • Metals: industrial demand, construction and manufacturing cycles, monetary conditions, currency movements, and investor demand can matter.

None of these exposures guarantees protection from inflation, a stock-market decline, or a loss. The outcome depends on the instrument, timing, fees, and market conditions.

Read the documents before purchasing

For each commodity product, locate and record:

  • Every permitted instrument: physical assets, futures, options, swaps, foreign exchange, or other derivatives.
  • The benchmark or index, contract-selection method, roll schedule, and circumstances in which the strategy can change.
  • Principal risks, leverage or collateral arrangements, counterparty exposure, and liquidity warnings.
  • Management fees, trading expenses, bid-ask spreads, and any other costs described in the prospectus.
  • Creation, redemption, suspension, or other provisions that affect how and when shares can be traded or redeemed.

Use the most current disclosure available. A product can change its permitted strategy, holdings, or fees, so an old description is not a substitute for current documents.

Turn the decisions into a written allocation plan

Once the goal, horizon, and risk capacity are clear, write a target mix and the rules that accompany it. The target is a policy for a particular objective, not a forecast of next year’s returns and not a universal recommendation.

  1. State the objective and deadline. Note the amount, expected withdrawals, and whether the date is flexible.
  2. List constraints. Include emergency savings, debt payments, income stability, account restrictions, liquidity needs, and any legal or tax constraints relevant to your jurisdiction.
  3. Choose the categories you can explain. Decide whether stocks and bonds are sufficient for the objective or whether a commodity allocation has a clearly defined role. Do not add commodities merely because they are available.
  4. Define the exposure inside each category. Set boundaries for company, issuer, sector, country, maturity, credit quality, currency, and commodity concentration.
  5. Select implementation vehicles. Compare funds or securities by holdings, structure, fees, liquidity, and risks rather than by name or recent performance.
  6. Write a rebalancing rule. Specify a review schedule, a permitted drift from each target, and whether new contributions will be used before selling.
  7. Record what would change the plan. Examples include a new withdrawal date, a job or income change, a major liability, a change in risk capacity, or a material change in a product’s strategy or fees.

Stress-test the written plan with plain-language scenarios: stocks fall sharply, interest rates rise, an issuer defaults, a commodity curve stays in a costly contango, or you need cash earlier than expected. Ask what you would sell, what would remain liquid, and whether the loss would force you to abandon the plan. If the answer is unclear, the allocation or the implementation may be too complicated.

Compare funds and securities on the same axes

When two possible investments serve the same role, use a consistent comparison instead of relying on marketing labels.

Comparison axis What to verify Warning signs
Underlying exposure Holdings, index methodology, geographic and sector weights, issuer concentration, and overlap with your existing positions. A broad-sounding name conceals a narrow theme or the same top holdings you already own.
Structure Whether the product owns securities, physical commodities, futures, options, swaps, or a combination; how contracts are collateralized and rolled. You cannot explain how the product is expected to track its stated exposure.
Strategy flexibility What the governing documents permit the manager to change and under what conditions. The stated objective sounds precise, but the mandate allows wide deviations.
Total cost Expense ratio or management fee, trading costs, spreads, turnover, and any performance or borrowing costs disclosed. The headline fee omits material transaction or derivative-related expenses.
Liquidity and redemption Trading volume, normal spreads, creation and redemption terms, suspension provisions, and the time needed to access money. Thin trading, wide spreads, or restrictions that conflict with your cash needs.
Tax consequences How buying, selling, distributions, and the account type are treated where you live. You assume two products with similar returns have identical after-tax results.

Read the prospectus, summary prospectus, latest shareholder report, holdings file, fee schedule, and risk disclosures. For exchange-traded products, check the spread and typical trading conditions in addition to the stated expense ratio. Confirm the information again before investing because holdings, fees, and permitted strategies can change.

Rebalance with rules rather than headlines

Rebalancing means restoring the intended mix after market movements change the portfolio’s weights. A stock rally can leave stocks larger than planned; a commodity decline can leave that exposure smaller. Rebalancing is a risk-control decision, not a prediction that the underperforming asset will immediately rise.

Choose a calendar method

The SEC discusses periodic reviews such as every six or twelve months. On the chosen date, compare current weights with targets and decide whether trades are needed. A calendar creates a repeatable process, but it can generate trades when drift is trivial.

Choose a threshold method

Alternatively, set a percentage-point or relative threshold for each category and rebalance only when a threshold is breached. This responds to meaningful drift but requires monitoring and a clearly recorded rule. The threshold should reflect trading costs, taxes, liquidity, and how much deviation your goal can tolerate.

Use contributions and withdrawals first when practical

Direct new contributions toward underweighted categories or take withdrawals from overweighted ones. This can reduce the need to sell, although it may not be sufficient when drift is large or contributions are small.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Check costs and taxes before selling

The SEC warns that transaction fees and tax consequences deserve consideration before rebalancing sales. In a taxable account, selling can create a gain or loss; the treatment depends on the security, holding period, account, and jurisdiction. In any account, spreads and commissions can reduce the benefit of a small trade. Obtain current tax guidance for your situation rather than assuming a rule from another country or account type.

Consider packaged target-date approaches carefully

A target-date fund is one packaged approach for someone saving toward a specified date. SEC guidance says these funds hold a mix of investments and generally change their allocation over time, often becoming more conservative as the target date approaches. See the SEC target-date fund bulletin.

Convenience does not make every target-date fund suitable. Compare the glide path, the allocation at the target date and after it, the underlying funds, total fees, turnover, stock and bond risks, and whether commodities are included at all. Two funds with the same calendar year can have materially different strategies. The target date is an organizing label, not a guarantee that the fund will meet your goal or protect principal.

Avoid common construction and maintenance errors

Problem Why it hurts Correction
Choosing percentages before defining the goal The mix may be too volatile for a near-term need or too conservative for a long horizon. Start with purpose, deadline, ability to tolerate loss, and willingness to remain invested.
Assuming several funds equal diversification Funds can hold the same companies, issuers, sectors, or contracts. Inspect top holdings, exposures, and overlap across all accounts.
Using a commodity label as a risk description Physical holdings, futures, options, swaps, and commodity pools behave differently. Read the instruments, roll policy, fees, risks, and redemption provisions.
Expecting a spot-price match Futures expiration, rolling, collateral returns, fees, and trading costs can change results. Compare the product’s stated objective and historical tracking information with the relevant benchmark, without treating past tracking as a promise.
Chasing the recent winner Recent performance can increase concentration and cause purchases after prices have risen. Use the written policy and rebalance rule; change the plan only when your circumstances or the product’s fundamentals change.
Ignoring liquidity A position may be difficult or expensive to sell when cash is needed. Match each holding’s liquidity and redemption terms to the withdrawal schedule.
Rebalancing emotionally Unplanned sales can lock in losses and undermine the objective. Follow the calendar or threshold rule after checking taxes and costs.
Forgetting jurisdiction and account rules Tax treatment and investor protections differ by country and account type. Use current local disclosures and qualified tax or financial advice when the consequences are material.

Use a repeatable review checklist

At each scheduled review, work through the same list:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Is the goal, deadline, withdrawal amount, or emergency reserve different?
  • Has your ability or willingness to tolerate a loss changed?
  • Do actual category weights still fit the written targets and thresholds?
  • Have any fund holdings, index rules, strategy permissions, fees, or redemption terms changed?
  • Are there new overlaps among stocks, bonds, and commodity products?
  • Do commodity contracts, roll conditions, or market-specific risks alter the role you intended?
  • Would a contribution or withdrawal rebalance the portfolio without a sale?
  • What are the current transaction and tax consequences of any proposed trade?

Keep a dated copy of the allocation policy and the documents used to make each change. That record makes it easier to distinguish a genuine change in circumstances from a temporary market headline.

What a sound plan does—and does not—promise

A well-built portfolio gives each holding a defined job, spreads exposures within and between categories, and sets rules for costs and maintenance. It does not guarantee a positive return, eliminate volatility, make commodities an automatic inflation hedge, or identify one optimal stock, bond, and commodity percentage for every investor. The SEC material cited here is general U.S. investor education; it cannot determine an individual allocation or jurisdiction-specific tax result.
