A startup’s headline valuation is only a starting point. Before investing, determine whether it is a pre-money or post-money figure, calculate the ownership your money actually buys, rebuild the fully diluted cap table, model future financings, and read the rights attached to the security. Then test whether the company has enough runway and a credible path to liquidity. Without the company’s cap table and transaction documents, no outside guide can establish a fair value or predict your return.

What a startup valuation does—and does not—tell you
A valuation is a negotiated reference point for a financing. It is not a promise that you can sell your stake at that price, and it does not by itself tell you how much cash will reach shareholders in an exit. The useful question is not “Is the number high or low?” in isolation. Ask instead:

- What value could remain for your class after debt and senior preferences are paid?

These questions turn a headline into an investable set of assumptions. The answer will still be uncertain: early-stage companies can miss plans, require more capital, or fail, and the documents control the outcome.

First classify the valuation: pre-money or post-money
Pre-money valuation
Pre-money valuation is the agreed value of the company immediately before the new investment is counted. In a simplified priced-round calculation, an investor’s percentage is the investment divided by pre-money value plus the investment.
Post-money valuation
Post-money valuation includes the new cash. In the same simplified example, the post-money value equals pre-money value plus the amount invested, and the investor’s percentage is the investment divided by the post-money value.
| SEC illustration | Pre-money convention | Post-money convention |
|---|---|---|
| Investment | $250,000 | $250,000 |
| Quoted valuation | $1 million pre-money | $1 million post-money |
| Investor ownership in the illustration | 20% | 25% |
| Founders’ ownership in the illustration | 80% | 75% |
The figures above are the SEC’s worked example, not a market statistic or a universal cap-table formula. See the SEC glossary. The same $1 million headline and $250,000 check produce different percentages because the investment is treated differently in the denominator.
Write the convention into your own spreadsheet before comparing offers. A simplified formula is useful only when the deal’s share-count and capitalization definitions match it. Option-pool sizing, outstanding convertibles, warrants, multiple share classes, and the meaning of “fully diluted” can change the actual allocation. The signed financing documents, not a pitch deck label, govern.
Rebuild the capitalization denominator
Ownership is a fraction: your shares or future shares divided by the company’s relevant fully diluted shares. You cannot verify that fraction without knowing what the denominator includes.
Request the current cap table
Ask for a dated capitalization table showing each holder, security, class, number of shares or units, and percentage. Ask the company to define whether the table is basic or fully diluted. A fully diluted view commonly considers equity reserved for employee options and shares issuable on conversion, but the exact convention is contractual; require the company’s written definition.
Obtain a pro forma cap table
The current table describes today. A pro forma table shows the proposed financing after it closes. It should identify the new investor, the price or conversion mechanics, the option pool, and every outstanding instrument that could become equity. Ask for the table in a format that lets you trace each change from the current ownership to the post-closing ownership.

Inspect instruments that are not shares yet
Outstanding SAFEs, convertible notes, warrants, promised options, and other rights can add shares later. A table that omits them can make your percentage look larger than it will be after conversion. Ask for each instrument’s principal or purchase amount, valuation cap, discount, interest, maturity, trigger, and conversion mechanics where applicable. Do not assume that two instruments with the same label produce the same result.
Check the employee option pool
Find out the pool’s current size, how much is already granted, how much remains available, and whether the company will increase it for this round. Crucially, determine whether a new pool is created before or after the financing for purposes of the negotiated price. A pre-round increase generally places more dilution on existing holders; the documents and pro forma table must show the agreed treatment.
Identify the security you are actually buying
Valuation cannot be separated from the instrument. The SEC explains that stock represents ownership, while a SAFE generally provides a future ownership interest only after a triggering event. Debt creates a repayment claim rather than immediate equity. Read the instrument’s definitions instead of relying on a term-sheet shorthand.
| Security | What to establish | Why it changes your analysis |
|---|---|---|
| Common or preferred stock | Class, price per share, voting rights, economic rights, conversion terms, liquidation preference, and anti-dilution provisions | You own shares now, but classes can have different control and payout priorities. |
| SAFE | Triggering events, valuation cap or other pricing terms stated in the document, discount, pro-rata rights, and treatment in an acquisition or dissolution | The SEC describes a SAFE as a promise of a future ownership interest after specified events; valuation is generally deferred until conversion. |
| Convertible note | Principal, interest, maturity, repayment rights, conversion trigger, discount or cap, and what happens at maturity | It is debt until conversion under the contract, so repayment and timing can affect outcomes. |
The SEC’s general description states: “A simple agreement for future equity (SAFE) is an agreement between a company and an investor in which the company promises to give the investor a future ownership interest in the company if certain triggering events occur, such as a future equity financing or an acquisition.” Read the complete explanation at Common Startup Securities.

The SEC notes that founders often receive common stock while outside investors may receive preferred stock, and that different classes can carry different voting and economic rights. If you are offered debt or a note, do not treat the face amount as an equity percentage until the contract’s conversion provisions are applied.
Calculate the ownership your check buys
Use the simple calculation as a diagnostic
For a straightforward priced round with matching capitalization conventions:
Investor percentage = investment ÷ post-money valuation
Use the SEC’s $250,000 example to verify whether the company is describing a $1 million pre-money or post-money valuation. Then replace the headline values with the share price and fully diluted denominator in the actual documents.

Reconcile the share price
Ask for the number of shares issued, the price per share, and the capitalization used to set that price. Multiply the new shares by the price and reconcile the result to the amount raised. If the numbers do not reconcile, ask whether the difference reflects an option-pool increase, a conversion, fees, or another term.
Separate ownership from economics
A 10% ownership figure does not mean 10% of sale proceeds in every outcome. Liquidation preferences, participation rights, senior securities, debt, and conversion choices can change the distribution. A preferred holder may receive a contractual amount before common holders receive anything. Analyze the payout waterfall separately from the percentage calculation.
Model dilution before you commit
Dilution means your percentage falls because the company issues additional equity or securities that convert into equity. The SEC highlights later financing, employee plans, anti-dilution agreements, and secondary sales as matters to consider when raising later-stage capital.
Build a minimum scenario set
- Closing scenario: Start with the current cap table and apply the proposed financing, option-pool change, and conversions scheduled to occur at closing.
- Future priced round: Add a later financing with the company’s stated amount and price assumptions. Show how every existing holder’s percentage changes.
- Down-round case: Model a later round at a lower price and apply any anti-dilution adjustment exactly as the documents require. Do not assume a broad-based or narrow-based formula without reading it.
- Additional option grants: Include the employee equity the operating plan says it will need, not only the options already granted.
- No-liquidity case: Assume no sale or public offering for an extended period and identify what information, transfer restrictions, and follow-on funding would be required.
Use the company’s own financing plan and runway assumptions for the scenarios. If management cannot provide an expected capital need, ask what milestones the current round is intended to fund and what financing might be required to reach them.
Understand what dilution can mean
Dilution is not automatically a loss. You can own a smaller fraction of a company that becomes more valuable after using new capital effectively. Conversely, a smaller percentage of a stagnant or distressed company may be worth less. Compare the resulting economic value, rights, and credible exit prospects rather than defending a percentage in isolation.

Ask who bears each dilution event
For every new pool, issuance, or conversion, identify which existing holders are diluted and whether any class receives protection. The SEC specifically prompts later-stage companies to consider anti-dilution agreements and which owners will be diluted. A pro forma table should make the allocation visible rather than leaving it to a verbal explanation.
Read the rights that determine control and proceeds
Voting and governance
Confirm voting power per share, protective provisions, board appointment rights, observer rights, consent thresholds, and information rights. A small economic stake can have meaningful veto rights, while a larger common stake may have limited control. Record the rights in the exact class and investor-rights documents.

Liquidation preference
Determine the preference multiple, whether it is participating or non-participating, its seniority relative to other classes, and whether it converts to common. In a sale or wind-down, obligations are paid first and shareholder proceeds follow the contractual priority. A valuation that sounds attractive can still produce little for junior shares if the exit value does not clear the preference stack.
Conversion and anti-dilution
Preferred stock may convert voluntarily or automatically under specified conditions. Anti-dilution provisions can adjust a protected holder’s conversion price after a lower-priced round, depending on the formula and exceptions. Read definitions, carve-outs, and the treatment of option issuances, strategic financings, and other exempted securities.

Transfer and information restrictions
Private-company shares may be subject to company approval, right-of-first-refusal provisions, lockups, securities-law restrictions, or limits on secondary sales. Ask what financial statements and operating updates you will receive and how often. These terms affect your ability to monitor risk and find a buyer.
Compare competing offers on identical assumptions
When you have more than one opportunity, put each offer into the same worksheet. A lower headline valuation is not automatically better if it comes with senior preferences or a larger pre-money option-pool burden.
| Comparison axis | Questions to answer |
|---|---|
| Valuation convention | Is the figure pre-money or post-money, and does the stated percentage reconcile to the proposed share count? |
| Security and conversion | Are you buying stock, a SAFE, or a note? What triggers conversion, at what price, and on what timeline? |
| Fully diluted denominator | Are options, promised grants, SAFEs, notes, warrants, and the new option pool included, and who bears any pool increase? |
| Investor rights | What voting, board, information, liquidation, conversion, pro-rata, and anti-dilution rights are written into the documents? |
| Future financing | What ownership remains after the company’s plausible next round, a larger option plan, and a lower-priced round? |
| Runway and use of proceeds | How much cash is sought, what expenses does it fund, what milestones should it achieve, and when might more capital be needed? |
| Liquidity | What sale, acquisition, merger, public-offering, or secondary route is plausible, and what resale restrictions apply? |
Test runway and the use of proceeds
Valuation is easier to evaluate when you know what the round is supposed to accomplish. Request current cash, monthly burn, liabilities, hiring plans, milestone dates, and the assumptions behind the runway calculation. Reconcile the amount sought to projected expenses and the time required to reach the next financing or operating milestone.
The SEC’s Ready to Raise CAPITAL page says: “Investors will expect to hear not only how much money you need, but a plan for how that funding will be spent in furtherance of the company’s goals.” Treat that plan as an underwriting input, not a presentation formality. If the company expects to raise again before reaching a meaningful milestone, model that round’s dilution now.
Plan for illiquidity and downside
Do not treat the financing price as a resale price
A financing establishes a negotiated transaction price for a particular security. It does not guarantee that another buyer will pay the same amount. The SEC glossary describes venture investments as having a long time horizon and generally being locked in until a liquidity event.
Best Value
Know the possible liquidity routes
The SEC identifies an initial public offering, acquisition, merger, or liquidation as possible liquidity events. Each has different timing, eligibility, costs, and outcomes, and none is guaranteed. Ask what strategic buyers or public-market milestones management considers realistic, while treating those statements as forecasts rather than commitments.
Understand the liquidation waterfall
In a wind-down, creditors and other obligations are paid before remaining proceeds are distributed to shareholders according to priority. Liquidation preferences can move proceeds toward senior preferred holders before common holders participate. Review the capitalization table and preference schedule together; ownership percentages alone cannot show the downside.
Consider resale restrictions
Private securities are often illiquid and may be resold only if registered or an exemption applies. Confirm transfer restrictions, company approval rights, holding-period rules, and whether any secondary market is permitted. Assume you may need to hold until an approved transaction or company sale.
Documents to request before sending money
- Current cap table with the fully diluted share-count definition and a dated certification.
- Pro forma capitalization after the proposed financing, including all SAFEs, notes, warrants, promised options, and the proposed employee pool.
- Term sheet and final stock-purchase, SAFE, or note documents, including every exhibit and side letter.
- Charter, amended charter, investor-rights agreement, voting agreement, and any documents governing the share class.
- Financial statements, current cash and liabilities, runway assumptions, amount sought, and planned use of proceeds.
- Schedule of liquidation preferences, seniority, conversion rights, voting rights, and anti-dilution provisions.
- Expected future financing needs and scenario tables showing ownership after additional rounds.
- Transfer restrictions and a description of potential liquidity routes.
The SEC’s capital-raising guidance identifies cap tables, financial statements, runway, and use of proceeds as core financing information. See Ready to Raise CAPITAL and Raising Later-Stage Capital.
A practical review workflow
- Label the headline: Write down the exact valuation, date, currency, financing type, and whether management says pre-money or post-money.
- Verify the denominator: Obtain the current and pro forma cap tables and the company’s fully diluted definition.
- Recalculate the price: Reconcile investment, new shares or conversion terms, price per share, and the stated ownership.
- Map every instrument: Add options, SAFEs, notes, warrants, and promised grants to the appropriate conversion scenario.
- Read rights before comparing percentages: Record class seniority, liquidation preference, voting, conversion, anti-dilution, board, and information rights.
- Model future rounds: Use management’s likely capital needs and at least one lower-priced financing case.
- Check the operating plan: Test burn, runway, hiring, milestones, and use of proceeds against the amount raised.
- Evaluate liquidity: Identify realistic exit routes, holding-period constraints, and the liquidation waterfall.
- Get specialist review: Have qualified legal and financial professionals examine the actual contracts when the terms or amount justify it.
Common mistakes to avoid
- Comparing valuation labels without conventions: A $1 million pre-money figure and a $1 million post-money figure are not equivalent offers.
- Using basic shares as fully diluted shares: Ignoring options and conversion rights overstates your eventual percentage.
- Leaving the option pool vague: The pool’s size and timing can shift dilution materially.
- Assuming a SAFE is immediate ownership: A SAFE generally converts only after defined triggering events, and its result depends on its exact terms.
- Ignoring seniority: A percentage does not reveal the liquidation waterfall or preference burden.
- Treating dilution as automatically negative: New capital can reduce your percentage while increasing company value; model outcomes rather than relying on slogans.
- Calling a financing price fair value: A private transaction price is not a guaranteed resale price or return forecast.
- Accepting a forecast without runway math: If the round cannot fund the stated milestones, another financing and another dilution event may arrive sooner than expected.
- Signing before reconciling documents: A pitch deck, term sheet, cap table, and final agreements must describe the same economics.
What this framework cannot establish
SEC educational pages explain general concepts; they do not determine whether a particular startup is fairly valued, whether an investment suits you, or how a bespoke instrument converts. Offering exemptions and investor-eligibility requirements are transaction-specific. No market-wide startup valuation, dilution, survival, or investor-return statistic is established by the materials cited here, so a worked example should not be presented as a benchmark.
Use the company’s actual contracts and capitalization data for the final analysis. A qualified attorney can interpret securities terms, transfer restrictions, and investor rights; a qualified financial professional can help test assumptions, tax effects, concentration, and loss capacity.
