How the IRS Adjusts Transfer Prices Between Related Companies

The IRS does not use a universal transfer-pricing markup. Section 482 adjustments depend on the transaction, the parties’ functions and risks, the method selected, and the strength of the comparisons.

The IRS does not apply one standard markup to every transaction between related companies. Under Section 482 of the Internal Revenue Code, it can allocate income, deductions, credits, or allowances among commonly controlled taxpayers to prevent tax evasion or clearly reflect income. For transfers of goods, services, or intangibles, the central question is whether the results match what independent parties would have agreed to under comparable circumstances.

That answer depends on the transaction’s facts: what each company actually does, which risks it assumes, what the parties agreed to, and how reliable the available comparisons are. The IRS’s analysis is therefore a method-and-evidence process, not an automatic percentage adjustment.

What Section 482 allows the IRS to adjust

Section 482 gives the IRS authority to allocate income, deductions, credits, or allowances between or among commonly controlled taxpayers. The purpose is to prevent tax evasion or clearly reflect income. The rule applies to more than the price printed on an intercompany invoice: the relevant result may involve the allocation of income or expenses associated with a controlled transaction.

For transfers of tangible goods, services, or intangible property, the governing transfer-pricing standard generally looks to the result unrelated parties would have reached in the same transaction under comparable circumstances. “Related companies” is a practical description; the statutory authority concerns commonly controlled taxpayers. The actual relationships, transactions, and tax years matter to applying the rule.

An IRS adjustment is not necessarily a finding that a company deliberately set a false price. The legal framework gives the IRS a way to reallocate tax items when needed to meet Section 482’s purposes. The particular adjustment depends on the transaction and the evidence used to evaluate it.

How the IRS works from a transaction to an adjustment

The analysis starts with the controlled transaction and the parties’ economic conduct—not with a predetermined margin. IRS guidance identifies functions performed, resources employed, and risks assumed as important to understanding the arrangement. Examination guidance also describes five general comparability factors. Their relative importance can change with the method being evaluated.

Comparability factor What the analysis asks Evidence to connect to the transaction
Functions What activities does each party actually perform? Descriptions of each company’s operating role and responsibilities.
Contractual terms What rights, duties, and risk allocations do the agreements set out? The intercompany agreement and how the parties conduct themselves under it.
Risks Which party assumes the relevant risks? The allocation of risks and the facts used to support it.
Economic conditions Are the market or other economic circumstances comparable? Information about the conditions surrounding the controlled and uncontrolled transactions.
Property or services What is being transferred or provided? A description of the goods, services, or intangible property involved.

A comparability analysis is evidence used to evaluate a method; it is not itself a pricing method and does not independently establish the arm’s-length result. Some methods need close comparability in the property or services involved, while other methods place more weight on functional comparability. That is why an apparently similar product, company, or contract is not automatically a reliable benchmark.

1. Identify and describe the controlled transaction

The starting point is to establish what the related companies actually exchanged and the circumstances in which they did so. The file should connect the group’s operating structure with the specific transactions and intercompany prices under review. A label in an agreement or accounting system is not a substitute for an account of the parties’ functions, resources, risks, and conduct.

2. Select the method that best fits the facts

The IRS describes the “best method” standard as choosing the method that, given the facts and circumstances, most reliably measures an arm’s-length result. Familiarity alone is not a reason to select a method. The taxpayer should explain why the selected method fits the transaction and why other specified methods were rejected.

The appropriate method depends on the type of transaction and the available evidence. A method that is reliable for one set of facts may not be reliable for another. The comparison should address the actual controlled transaction and the method’s needs, rather than assuming that one approach works for all related-party dealings.

3. Evaluate uncontrolled comparisons

The analysis then considers how the controlled facts compare with uncontrolled transactions or parties. It should address the quality of the comparisons, the material differences, and whether those differences affect the result under the chosen method. A broad assertion that no comparable uncontrolled price exists, without describing the analysis behind it, is not useful documentation according to the IRS FAQ.

4. Explain and quantify any comparability adjustment

If the controlled and uncontrolled circumstances differ materially, a taxpayer may need to explain whether an adjustment is appropriate and how it was calculated. An adjustment should be connected to a real difference and supported by a reasoned explanation; simply stating that a comparison was adjusted does not show why the change is reliable.

The IRS FAQ gives an example involving a related-party distributor agreement that lets the distributor return unsold inventory to its supplier. That term can shift inventory risk to the supplier. If the taxpayer adjusts comparisons to account for a different risk allocation, the documentation should explain how the risk was quantified and how the adjustment was computed.

Why there is no universal transfer-pricing percentage

A fixed uplift or target margin cannot answer every Section 482 question. The result depends on what was transferred, the functions and risks of the parties, the relevant contractual and economic circumstances, the method selected, and the reliability of the comparison data. The same nominal price difference can have different significance in different transactions because the underlying circumstances may differ.

In practical terms, an adjustment is an evidence-based allocation or pricing change tied to the controlled transaction and the selected method. The IRS’s approach is not “add a standard percentage to every related-company price.” Nor does the existence of a comparable company by itself settle the analysis: any material differences and their treatment still need to be addressed.

What transfer-pricing documentation should show

A useful file makes the reasoning traceable from the business arrangement to the reported result. It should allow a reviewer to understand the transaction, the method, the comparisons, and the calculations without relying on unsupported conclusions.

Documentation is stronger when it shows the analysis behind a conclusion, rather than merely stating the conclusion. For example, saying that a particular kind of comparable was unavailable does not tell the reader what was searched for, why it was unsuitable, or how the selected method can still reliably measure an arm’s-length result.

Timing during an examination

The IRS documentation FAQ says documentation should be provided within 30 days of a request in connection with an examination of the relevant taxable year. Treat that as a specific documentation point, not a universal deadline for every transfer-pricing record or request: the applicable requirement should be checked against current law, the request, and the taxpayer’s facts.

Options for advance certainty or cross-border disputes

For some taxpayers, the question is not only how to support a filed position, but whether to seek agreement in advance or resolve a dispute across tax jurisdictions. These are different procedural routes, and neither replaces the need to understand the transaction and support the proposed treatment.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
Route When it is relevant What it addresses
Advance pricing agreement (APA) Prospective planning for specified transfer-pricing issues. The IRS describes an APA as a process for agreeing on covered issues and transfer-pricing methods.
Competent-authority process An actual or potential cross-border transfer-pricing dispute covered by a U.S. tax treaty. The IRS’s Advance Pricing and Mutual Agreement program handles competent-authority matters, including treaty-based transfer-pricing disputes.

APAs and competent-authority matters have their own facts and procedural requirements. The IRS materials describe the available routes, but the information here does not establish a current program fee; taxpayers should consult current IRS program guidance before relying on fee figures.

How to assess a proposed adjustment

When reviewing an IRS position, a company’s own analysis, or an adviser’s proposed calculation, test the chain of reasoning rather than focusing only on the final price or margin. These questions help identify where the result depends on evidence that may need closer examination:

  1. Is the transaction described accurately? Check that the analysis addresses the goods, services, or intangibles actually transferred and the parties’ actual roles.
  2. Do functions and risks align with the proposed result? Look for an explanation of who performs the relevant functions, who assumes the risks, and what resources are employed.
  3. Does the method fit the transaction? The explanation should say why the selected method is the most reliable for these facts, rather than merely naming it.
  4. Are the comparisons genuinely useful? Examine the contractual terms, risks, economic conditions, and property or services for material differences, with the relative importance of each considered under the method.
  5. Can the adjustments be followed? For every change to a comparison, the reasoning and calculation should show what difference was addressed and how it was quantified.
  6. Is the procedural route appropriate? Consider whether the issue calls for support during examination, prospective agreement on specified matters, or treaty-based competent-authority work.

These checks do not predict whether the IRS will accept a particular result. They show whether the position has a reasoned connection between the controlled transaction, the method, the comparables, and any adjustments.

What the IRS approach means for related companies

The central task is to support a defensible arm’s-length result with facts specific to the controlled transaction. Section 482 supplies the IRS’s authority to allocate tax items; comparability and the best-method standard shape how a transfer-pricing result is evaluated. In practice, the most important work is often explaining why the method fits, how the parties’ functions and risks affect the analysis, and whether differences from uncontrolled comparisons can be addressed reliably.
