How Railroads Make Money: Freight Rates, Operating Ratios, and Profit Drivers Explained

Freight railroads profit from the spread between negotiated shipping revenue and the cost of running an extensive network. Here is how rates, traffic mix, operating ratios, productivity, and capital returns fit together.

U.S. freight railroads make money by charging shippers to move commodities, containers, trailers, and other cargo over rail networks. Profit depends on the spread between that operating revenue and the cost of crews, fuel, maintenance, equipment, and network operations. The most useful measures are revenue by traffic type, pricing and volume trends, operating expenses, the operating ratio, and returns on the capital invested in the railroad.

This explanation focuses on freight railroads, particularly large Class I carriers. Passenger rail ticket economics are different and are not included.

Where railroad revenue comes from

A railroad records operating revenue when it provides freight transportation and related services. The customer may be a manufacturer, energy producer, agricultural shipper, retailer, ocean carrier, trucking company, or logistics intermediary. The shipment can move in a railcar, a container, or a trailer mounted on a rail flatcar.

Merchandise freight

Merchandise traffic consists of many individual commodity groups, including agricultural products, chemicals, metals, construction materials, and automobiles. These shipments often require specialized cars, terminals, switching, or handling arrangements. Pricing reflects the service purchased and the competitive alternatives available for that lane and commodity.

Intermodal freight

Intermodal service moves containers and trailers for shippers and logistics partners. A single movement can connect rail with trucks, ports, and distribution centers. Revenue depends on the number of units moved, the distance and service level, and the price negotiated for the movement.

Coal and other reported categories

Coal is commonly reported as a separate traffic category by major carriers, while some companies also disclose other groupings. The exact mix matters because commodities differ in distance, equipment needs, service requirements, and competitive pressure.

Norfolk Southern illustrates why a carrier’s own mix should not be treated as an industry average. Its 2025 Form 10-K, filed in 2026, reported $12.2 billion in total railway operating revenue. Merchandise generated 63% of that revenue and intermodal generated 25%. Those percentages describe Norfolk Southern in 2025, not all U.S. railroads.

How freight rates are calculated

There is no single national price per mile that applies to every rail shipment. A rate is a commercial price for a particular movement, service package, and set of market conditions.

Contracts and price quotes

Norfolk Southern states that its predominant pricing mechanisms are private contracts and exempt price quotes. It also says, in its 2025 Form 10-K, that “In general, market forces are the primary determinant of rail service prices.” This describes that carrier’s pricing mix; it does not establish that every shipment is priced through the same mechanism or that every rail rate is unregulated.

What changes a quoted rate

Railroads and shippers negotiate around the economics of a specific lane. Relevant considerations include:

The Surface Transportation Board collects data on freight revenue, volumes, wages, fuel surcharges, expenses, and income. Those data sets help analysts see how prices and costs change, but a published industry figure should not be mistaken for the price of an individual customer’s shipment.

Regulatory context

U.S. freight rail pricing operates within a regulatory framework even when a carrier relies mainly on contracts and exempt quotes. The applicable rules can vary by traffic and circumstance. A carrier’s statement that market forces generally determine prices should therefore be read as a description of predominant commercial practice, not as a claim that regulation has disappeared.

How revenue turns into operating profit

Operating profit is the revenue left after operating expenses. In simplified form:

Operating profit = operating revenue − operating expenses

Four drivers explain most year-to-year movement in that spread:

Price or rate

Higher rates can increase revenue per carload, container, or other unit without requiring the same percentage increase in volume. The effect on profit depends on how much additional cost is needed to provide the service and whether customers reduce shipments in response.

Volume

More carloads, containers, or ton-miles can increase revenue and allow fixed network resources to be used more intensively. Additional volume can also create overtime, congestion, locomotive, car, terminal, or maintenance costs, so volume growth is not automatically equivalent to profit growth.

Commodity and service mix

A railroad carrying a different blend of merchandise, intermodal, coal, and other traffic can report a different average revenue and cost profile even when its total volume is unchanged. Mix changes can therefore raise or lower margins independently of headline volume.

Productivity and operating cost

Train length, terminal performance, locomotive and car utilization, crew deployment, fuel efficiency, maintenance practices, and disruption management all affect the cost of delivering a unit of freight. Cost reductions improve operating profit only when they do not create offsetting service failures, penalties, or lost volume.

Union Pacific reported that core pricing gains, productivity, and 1% volume growth positively affected its 2025 financial results. It reported a 59.8% operating ratio in 2025. That is one company’s result for one year, not a current benchmark for the entire industry.

What the operating ratio means

The U.S. Government Accountability Office defines operating ratio as “a metric that expresses operating costs as a percentage of operating revenue” in its 2023 report Freight Rail: Information on Precision-Scheduled Railroading (GAO-23-105420).

The calculation is:

Operating ratio = operating expenses ÷ operating revenue × 100

If a railroad reports an operating ratio of 60%, it spent 60 cents of each operating-revenue dollar on the operating costs included in that measure. Why a lower ratio is usually favorable

Holding revenue constant, lower operating expenses leave more operating revenue available for interest, taxes, reinvestment, and shareholder returns. Holding expenses constant, higher rates or volume can also lower the ratio by increasing the denominator. The ratio is consequently a useful efficiency signal, especially when tracked for the same railroad over comparable periods.

Why it is not a complete profitability measure

Operating ratio is not the same as net profit margin, free cash flow, return on invested capital, or shareholder return. It excludes or treats differently some items that affect those outcomes. Comparisons can also mislead when companies have different traffic mixes, network geographies, accounting definitions, unusual charges, or reporting periods. A valid comparison requires matching the period and confirming that the numerator and denominator are defined consistently.

The costs behind a freight railroad

Railroads operate a capital-intensive network rather than a simple vehicle fleet. Operating expenses include the people who run and dispatch trains, fuel and electricity, locomotive and freight-car operations, track and bridge maintenance, signals and communications, terminals and yards, insurance, purchased services, and other network costs. Accounting also records depreciation and other expenses associated with long-lived infrastructure and equipment.

Some costs move with traffic while others are difficult to reduce quickly. Track, bridges, signaling, dispatching systems, yards, and right-of-way must generally be maintained whether a particular train runs or not. This cost structure creates operating leverage: a well-used network can spread fixed costs across more units, while a volume decline can leave much of the cost base in place.

That leverage cuts both ways. A railroad that adds trains to a constrained corridor may need additional crews, locomotives, terminals, or infrastructure. If reliability deteriorates, the carrier can lose revenue even though the short-term cost ratio initially appears favorable.

Capital returns and revenue adequacy

Freight railroads must earn enough over time to maintain and expand a network that requires substantial investment. The Surface Transportation Board collects economic data on revenues, expenses, income, volumes, wages, fuel surcharges, cost of capital, and revenue adequacy.

Class I railroads submit annual R-1 reports. STB Schedule 250 is used to develop return on net investment for revenue-adequacy determinations. The STB describes a railroad as revenue adequate for its annual determination when its return on investment is at least the current industry cost of capital.

This is a regulatory financial test, not another name for operating ratio. A railroad could show an attractive operating ratio while earning inadequate returns if its asset base is unusually large or its cost of capital is high. Conversely, a higher operating ratio does not by itself prove that the railroad fails the STB’s revenue-adequacy test.

Why scale and network geography matter

The Federal Railroad Administration’s government overview describes a U.S. freight rail network of almost 140,000 route miles and a nearly $80-billion industry, with seven Class I railroads, 22 regional railroads, and 584 local or short-line railroads. The FRA notes that these displayed totals may be revised, so they should be read as the figures shown on the page accessed in 2026.

Large networks can offer density, route options, interchange connections, and purchasing scale. They also contain more track, bridges, terminals, signals, and geographic exposure to maintain. A regional or short-line railroad may have a different cost structure and depend on connections with a Class I carrier. Geography affects haul length, terrain, port access, commodity concentration, and competitive alternatives, making direct comparisons more complicated than ranking operating ratios.

How to compare two railroads without drawing the wrong conclusion

Use the same period and examine several measures together:

  1. Revenue mix: identify the shares from merchandise, intermodal, coal, and any other categories each company reports.
  2. Unit economics: compare freight revenue per carload, unit, or ton-mile only when the definitions and traffic categories align.
  3. Volume and mix changes: separate total volume growth from a shift toward higher- or lower-priced traffic.
  4. Operating expenses and ratio: check whether the periods, adjustments, and definitions are comparable.
  5. Capital returns: review returns on invested capital and the STB revenue-adequacy context rather than relying on the ratio alone.
  6. Network circumstances: account for geography, weather, congestion, labor events, major projects, and unusual charges.

Current evidence does not establish a single harmonized comparison across every major carrier. Company filings remain the proper source for each carrier’s definitions and period-specific results.

A practical way to read a railroad’s financial results

  1. Start with the income statement and identify railway operating revenue, operating expenses, and operating income.
  2. Read the revenue-by-segment disclosure to see whether changes came from merchandise, intermodal, coal, or another category.
  3. Check management’s discussion for rate, volume, mix, productivity, fuel, labor, and disruption explanations.
  4. Calculate or verify the operating ratio using the same operating-revenue and operating-expense definitions used in the filing.
  5. Look for cash-flow and capital-expenditure information before judging whether accounting operating profit translated into funds for infrastructure and equipment.
  6. For a regulatory perspective, consult the carrier’s STB R-1 filing and the relevant Schedule 250 return-on-net-investment information.
  7. Compare with another railroad only after matching fiscal periods, traffic categories, accounting definitions, and network conditions.

Common mistakes when explaining railroad profitability

  • Confusing revenue with profit: a large revenue figure says nothing about the costs required to earn it.
  • Calling the operating ratio a net margin: the ratio covers operating costs, not every item that affects net income or cash flow.
  • Assuming a lower ratio always means a better railroad: a temporary cost cut, an unusual charge in the comparison year, or a favorable traffic mix can distort the signal.
  • Treating one carrier’s rate practice as universal: private contracts and exempt quotes are predominant for the cited Norfolk Southern filing, but pricing arrangements differ by shipment and regulatory circumstance.
  • Ignoring capital intensity: maintenance and expansion needs determine whether operating earnings produce adequate returns on the network.
  • Comparing unlike networks: a carrier serving long-haul bulk traffic cannot be judged fairly against one with a different mix of intermodal, merchandise, and geographic constraints without adjusting the analysis.

The bottom line on railroad economics

Railroads make money when the prices they obtain for freight, multiplied by the volume and mix they carry, exceed the cost of operating and maintaining the network. Freight rates are negotiated around specific services and market conditions; they are not a universal per-mile tariff. The operating ratio shows how much operating revenue is consumed by operating costs, while returns on invested capital and STB revenue-adequacy analysis address whether the business earns enough on the assets required to provide that service. A sound assessment uses all of those measures together, with the carrier, period, traffic mix, and accounting definitions clearly identified.
