How Bitcoin Transactions, Wallet Addresses, and Private Keys Work

Bitcoin payments spend earlier transaction outputs and create new ones. Learn what addresses, keys, signatures, change, fees, and confirmations mean.

A Bitcoin payment does not move coins from one account balance to another. It spends one or more previously created transaction outputs and creates new outputs, each with rules for who can spend it. Your wallet tracks the outputs it can spend; your address helps someone pay you; and your private key authorizes spending without being revealed.

What happens when you send bitcoin?

Think of a Bitcoin transaction as a public instruction that consumes earlier payment outputs and creates new ones. It does not edit a balance stored in an account or move a coin between two wallet files. This distinction explains why a single payment can involve several inputs, a payment output, a change output, and a fee.

Suppose Alice wants to pay Bob. Her wallet selects earlier outputs that Alice can spend, builds a transaction with an output Bob can spend, authorizes it with the necessary signature, and broadcasts it to the network. If the selected outputs are worth more than Bob’s payment plus the fee, the transaction can create another output returning the surplus to Alice. Peers and miners validate the transaction; if a miner includes it in a block, it receives a confirmation.

The Bitcoin Developer Guide describes a familiar pay-to-public-key-hash (P2PKH) example to teach this flow. It is a useful starting point, not a claim that every Bitcoin payment uses that address or script form.

A simple value example

For illustration only, suppose Alice’s wallet selects two spendable outputs worth 0.08 BTC and 0.04 BTC. The transaction spends 0.12 BTC in total. Alice creates an output of 0.07 BTC for Bob and an output of 0.049 BTC back to herself. The remaining 0.001 BTC is the fee: 0.12 BTC in minus 0.119 BTC out. These invented figures explain the arithmetic; they are not a current fee estimate or a recommended payment amount.

Bob’s new output is not a coin physically delivered to his device. It is a record on the blockchain with spending conditions Bob’s wallet can later satisfy. Once confirmed, it becomes one of the outputs Bob may be able to spend.

What are inputs, outputs, and UTXOs?

A transaction input points to a particular output created by an earlier transaction. The reference identifies that earlier transaction and the output’s index within it. The input also provides the data needed to satisfy that output’s spending conditions. In the standard introductory example, that data includes a signature and a public key.

A transaction output specifies a value and conditions for spending it. The receiving wallet can recognize outputs it is able to spend and include them in its displayed balance. An output that has not yet been spent is called an unspent transaction output, or UTXO. A wallet’s spendable balance is the sum of the UTXOs it can use, rather than a single account balance held at one address.

  • Input: a reference to an earlier output being spent, together with data that meets its spending conditions.
  • Output: a new value and the conditions under which it can be spent.
  • UTXO: an output that remains available to be spent.

Each output can be spent only once. When Alice spends a UTXO, her transaction consumes it and creates different outputs. The old output does not remain available for another payment. If a transaction tries to spend an output that has already been consumed, it cannot be accepted as a valid spend.

Wallets may combine multiple UTXOs to fund a payment. That is why a payment need not correspond to one earlier deposit, and why the transaction history shown in a wallet is not a simple list of deposits and withdrawals from one account. The wallet’s balance is useful, but its underlying spendable pieces are separate outputs.

What is a Bitcoin address?

A Bitcoin address is a receiving identifier that represents spending conditions. It helps a sender create an output intended for the recipient. It is not the bitcoin itself, an account containing a balance, or the private key. Think of it as a way to express where a payment should be directed, not as a password that unlocks the funds.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

In the P2PKH teaching example, the wallet derives a public key from private-key material, hashes the public key, and encodes that hash in an address. The Bitcoin Developer Guide describes the familiar Base58 form as containing a version number, a hash, and a checksum. Other address and script forms exist, so this description applies to that example rather than every Bitcoin address.

When Alice pays Bob, her transaction creates an output with conditions that Bob’s wallet can satisfy using the corresponding key material. The address is a convenient way for the sender’s wallet to build that output. An address does not hold funds on its own; the blockchain records outputs, while wallets keep track of the keys and outputs relevant to them.

Addresses are designed for receiving. Where practical, Bitcoin.org’s privacy guidance recommends using a new address for each receipt. Reusing an address can make payments to it easier to associate with one another. A new address can improve privacy, but it does not make Bitcoin activity anonymous.

How do private keys, public keys, and signatures relate?

A wallet creates secret private-key material and derives a corresponding public key. In the P2PKH example, the public key is hashed to create the receiving identifier. The private key is authorization material: it lets its holder create a valid signature for a spend governed by the corresponding conditions.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

When Bob later spends the output Alice created for him, his wallet references that specific earlier output. It supplies a signature and public key that satisfy the output’s conditions. The network can check the authorization against the relevant public information without learning Bob’s private key. A signature proves control for the spend; it does not reveal the secret key.

A signature is not encryption. It does not hide the transaction or turn it into a secret message. Its role in this explanation is to demonstrate authorization and protect the signed transaction data under the applicable signature rules. Transaction information is still publicly visible on the Bitcoin network.

Term What it does Keep in mind
Private key Secret material used to authorize spending. Keep it secret; anyone who obtains the relevant key material may be able to spend the associated bitcoin.
Public key Derived from private-key material and used in spending conditions and authorization checks. It is not the private key, though spending can reveal public information that helps link activity.
Address A receiving identifier representing spending conditions. It is not a balance, account, or secret authorization code.
Signature Demonstrates authorization to spend under an output’s conditions. It does not encrypt the transaction or disclose the private key.

How does a payment become a confirmation?

After a wallet broadcasts a transaction, peers and miners validate it. Validation includes checking that the referenced outputs can be spent and that the transaction’s authorization data satisfies the relevant spending conditions. A miner that includes the transaction in a block gives it a confirmation.

A confirmation is evidence that the transaction has been included in the blockchain; it is not a promise about when a payment will arrive or a guarantee that every recipient will treat the same confirmation count as sufficient. Bitcoin.org’s general overview gives an approximate first-confirmation timeframe, but actual timing varies. A rough overview figure should not be treated as a deadline, a guarantee, or a current fee estimate.

The recipient’s wallet may show a payment before it has a confirmation, depending on the wallet and its policies. The important distinction is between seeing a broadcast transaction and seeing it included in a block. For a time-sensitive payment, check the recipient’s requirements and the transaction’s current status rather than assuming a fixed wait.

How are change and fees represented?

Inputs and outputs need not have equal values. The difference between the total value of a transaction’s inputs and the total value of its outputs is the transaction fee available to the miner who includes it. The fee is not usually a separate output labelled “fee”; it is represented by the amount of input value that is not assigned to an output.

If Alice selects outputs worth 0.12 BTC and pays Bob 0.07 BTC, she may create a change output for the portion she does not pay as a fee. In the illustrative arithmetic above, 0.049 BTC is change and 0.001 BTC is left as the fee. Change is still a transaction output, subject to its own spending conditions. It is not necessarily sent back to the same address Alice used before.

Because a transaction can consume several UTXOs and create several outputs, the visible payment amount alone does not describe its full structure. The total input value, payment outputs, change, and fee together account for the transaction’s value. Fee levels and confirmation timing can change; the conceptual arithmetic here does not establish what fee a wallet should choose at any particular time.

Are Bitcoin transactions and addresses anonymous?

No. Bitcoin.org states: “All Bitcoin transactions are public, traceable, and permanently stored in the Bitcoin network.” A used address exposes its public transaction history and associated outputs. Address reuse can make it easier to connect different payments, and activity may become more identifiable when linked with information outside the blockchain.

A receiving address is not a person’s name by itself, but that does not make transactions anonymous. A public address can be shared safely as a receiving identifier in the narrow sense that it is not a private key; sharing it also exposes activity associated with that address. Use a fresh receiving address where practical, and do not assume that address changes erase links among transactions.

Keep private keys and recovery information separate from public addresses. Never paste a seed or recovery phrase or private key into a website, and never give it to someone claiming to be support. Bitcoin.org’s vocabulary guidance warns that a recovery phrase can restore a wallet and that anyone who obtains it may access the corresponding bitcoin. A request for secret recovery material is fundamentally different from a request for a public receiving address.

Who controls the keys: self-custody or a custodian?

With self-custody, you control the private keys and are responsible for protecting them and the information needed to recover the wallet. Bitcoin.org puts the trade-off directly: “When you hold your own private keys, you control your bitcoin—but you are also responsible for keeping it secure.” Losing access to key or recovery information can mean losing access to the bitcoin it controls.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

With custodial storage, a third party controls the keys and authorizes transactions on the customer’s behalf. That can shift day-to-day key handling, but it also means relying on the provider’s security, solvency, and withdrawal policies. The distinction is about who can authorize spending and who bears the recovery burden—not whether the bitcoin is stored “inside” an address.

Question Self-custody Custodial storage
Who controls the keys? You control the relevant private keys. The provider controls the keys.
Who authorizes spending? Your wallet uses your key material to authorize a spend. The provider authorizes transactions on your behalf.
Who handles backup and recovery? You must protect key and recovery information. You depend on the provider’s account and recovery arrangements.
What third-party risks apply? You carry the responsibility for key security and recovery. You rely on the provider’s security, solvency, and withdrawal policies.

What should you remember before sending or receiving?

  • When receiving, share the intended public receiving address, not a private key or recovery phrase.
  • When spending, your wallet selects one or more UTXOs, creates outputs for the recipient and possibly for change, and accounts for the fee through input value exceeding output value.
  • A transaction’s inputs consume earlier outputs; each consumed output can be spent only once.
  • A signature authorizes a spend without revealing the private key, but it does not encrypt the transaction.
  • Public transaction history means address reuse can reveal links; a new address for each receipt where practical can help reduce that exposure.
  • If you choose self-custody, protect both keys and recovery information. If a third party holds the keys, your ability to spend depends on that provider’s policies and operation.
