How Are ESOPs Taxed in India, and When Do You Pay?

ESOP tax in India can arise when shares are allotted at exercise, before a later sale. Learn how the perquisite is valued and when eligible start-up employees may defer payment.
Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

In India, an employee generally encounters ESOP tax in two separate stages: first, when exercising an option results in shares being allotted or transferred, the discount is treated as a salary perquisite; later, when the employee sells or otherwise transfers those shares, any resulting gain is treated separately under capital-gains rules. The first tax event can therefore occur before the employee has sold the shares or received sale proceeds. A limited timing deferral is available to qualifying employees of eligible start-ups under section 80-IAC; it is not a general ESOP tax exemption.

The two tax stages: exercise and later sale

An ESOP gives an employee an option to acquire shares under the terms of an employer’s plan. For tax timing, distinguish the grant of an option, vesting, exercise, allotment or transfer of shares, and a later sale. The official guidance discussed here identifies exercise and the resulting allotment or transfer as the first tax point. It does not establish grant or vesting alone as the taxable event, so those terms should not be treated as interchangeable.

Stage one: salary perquisite at exercise and allotment

When exercise results in shares being allotted or transferred, the difference between their fair market value (FMV) on the exercise date and the amount the employee pays or that is recovered from the employee is treated as a salary perquisite. In simplified form:

This is an income-tax calculation, not a statement that the employee has received cash. If the shares are not sold at exercise, the employee may have a taxable salary amount without sale proceeds from which to pay the resulting tax. That cash-flow mismatch is a practical reason to understand the exercise-date valuation and whether a qualifying start-up deferral applies before exercising.

Stage two: capital gains on a later transfer

If the employee later sells or transfers the shares, that is a separate capital-gains event. Do not combine the sale gain with the earlier salary perquisite: the perquisite is measured at exercise, while the later transaction is considered under capital-gains rules. The available official material confirms this category distinction but does not establish a universal capital-gains rate or holding-period result for every security and transaction. Those details depend on the applicable rules and facts at the time of transfer.

How the exercise-date value is determined

The perquisite calculation depends on the type of security. The Income Tax Department’s employee salary guidance describes different FMV approaches for listed shares and unlisted shares or securities other than equity shares. The relevant date for the perquisite is the option exercise date; for the unlisted valuation described below, a merchant banker may use a valuation date no more than 180 days before exercise.

Shares or securities Valuation approach described by the Income Tax Department Practical point
Listed shares Generally, the average of the opening and closing prices on the exercise date. Special circumstances apply, including where the shares are traded on more than one exchange or there is no trading on that day. The general average should not be applied without checking the applicable rule for the circumstances.
Unlisted shares, or securities other than equity shares FMV determined by a merchant banker on the exercise date or a date no more than 180 days before exercise. Confirm the valuation date and the valuation used for the actual exercise; the 180-day limit is a maximum look-back, not a general valuation date for all employees.

The 180-day period is the maximum earlier valuation date described in the Income Tax Department’s salary guidance for the unlisted category. It does not mean that every employee may select any value from that period or that a valuation remains appropriate regardless of the transaction. Keep the valuation information with the exercise and allotment records so the amount used can be reconciled to the perquisite reported for that year.

A simple illustration of the perquisite calculation

Suppose an employee exercises options and receives shares whose relevant exercise-date FMV is ₹500 per share, while the employee pays ₹100 per share. The perquisite value is ₹400 per share. For 100 shares, the illustrative perquisite value is ₹40,000. These figures only demonstrate the arithmetic; they are not a tax-rate example, a valuation, or a prediction of the employee’s final tax liability. The amount paid or recovered, the valuation method, and the number of shares must reflect the actual plan and transaction.

When the tax is normally deducted or paid

For an employee whose employer does not qualify for the specific start-up timing rule, the perquisite follows the ordinary salary-tax process. The tax point remains exercise and allotment or transfer, rather than a later sale. As a result, the employee should not assume that tax waits until there is a sale or that all employers described informally as start-ups can delay it.

The Income Tax Department’s salary guidance makes an important distinction for employees who do qualify for the start-up deferral: the perquisite income is computed in the year of allotment even when payment or deduction occurs later. The rule changes timing of payment or deduction, not the year in which the perquisite income is computed, and it does not erase the tax.

Who can defer ESOP perquisite tax under section 80-IAC?

The described deferral is limited to qualifying employees of an eligible start-up under section 80-IAC. It is not automatically available merely because an employer is newly formed, uses ESOPs, calls itself a start-up, or has unlisted shares. Confirm the employer’s eligibility and the employee’s circumstances before treating a later payment date as available.

For an eligible employee, section 192(1C) ties employer deduction or payment to the earliest of three events. The 48-month period is counted from the end of the relevant assessment year, not from the option grant, vesting, exercise date, or a free-standing four-year anniversary of exercise.

Trigger What it means When the employer’s payment or deduction window begins
Sale of the securities The employee sells the shares or otherwise reaches the sale trigger described in the rule. At the earliest applicable trigger, the 14-day period starts.
Cessation of employment The employee ceases to be an employee of the person. At the earliest applicable trigger, the 14-day period starts.
48 months after the relevant assessment year ends The statutory time trigger expires, measured from the end of the relevant assessment year. At the earliest applicable trigger, the 14-day period starts.

The employer must deduct or pay within 14 days of the earliest trigger, using rates in force for the financial year in which the securities were allotted or transferred, as stated in the Income Tax Department’s section 192(1C) guidance. A later event does not reset the clock if an earlier trigger has already occurred. In particular, a person who leaves employment before selling should not assume that keeping the shares postpones payment until a sale.

Records and return reporting for deferred tax

The Income Tax Department’s return schedule for deferred ESOP tax asks the taxpayer to account for trigger events including partial or full sale, cessation of employment, and the 48-month event. It directs reporting the tax attributable to a sale and the relevant dates for other triggers, followed by calculation of current tax and any unpaid amount carried forward. The department says remaining deferred tax can be carried forward.

This makes recordkeeping important even when an employee has not sold every share. Retain the allotment or transfer details, exercise-date valuation, amount paid, tax or perquisite figures, sale details, employment cessation date if relevant, and any prior reporting of deferred tax. These records help distinguish a perquisite computed in an earlier allotment year from a later payment trigger and from capital gains on a transfer.

The schedule’s treatment of partial or full sale is a reason not to assume that selling only some shares leaves the deferred-tax reporting untouched. Use the applicable return schedule and the employer’s tax records to identify the amount attributable to the sale and any remaining balance. The official material identifies the reporting fields and carry-forward mechanism, but it does not provide a personalized calculation for every employee’s plan or return.

A practical checklist before exercising, selling, or leaving

  1. Identify the event. Establish whether the options are merely granted or vested, or whether you have exercised and shares have been allotted or transferred. The latter is the perquisite stage described in the official guidance.
  2. Confirm the share valuation. Determine whether the shares are listed or unlisted and obtain the relevant exercise-date valuation method and amount.
  3. Calculate the perquisite value. Subtract what you pay or what is recovered from the applicable FMV, using the actual number of shares involved.
  4. Check employer eligibility. Before assuming delayed payment, verify that the employer and employee meet the section 80-IAC deferral conditions.
  5. Track the earliest trigger if deferral applies. Monitor a sale, cessation of employment, and the 48-month point measured from the end of the relevant assessment year. The first of these is the operative trigger.
  6. Reconcile records and return entries. Match employer salary/perquisite information with exercise, valuation, transfer, and any deferred-tax reporting. Keep the capital-gains calculation for a later sale distinct.

Common mistakes to avoid

  • Waiting for a sale in every case: exercise and allotment can create the salary-perquisite tax stage before any sale.
  • Treating grant, vesting, and exercise as the same event: the official guidance described here distinguishes exercise/allotment from the earlier plan milestones.
  • Assuming every start-up qualifies: the timing rule discussed is tied to eligible section 80-IAC start-ups and qualifying employees.
  • Starting the 48-month clock on the wrong date: it runs from the end of the relevant assessment year, not from grant or vesting.
  • Combining the perquisite and sale gain: these are different tax stages with different measurement points.
  • Using a generic capital-gains rate: the applicable rate and holding-period treatment are not established as a single rule for every transaction in the official material described here.

What to do if the timeline or amount is unclear

Ask the employer or payroll team for the exercise/allotment date, the perquisite amount included in salary records, the FMV basis used, and whether the employer is applying section 192(1C). If you are relying on a deferral, request clarity on the relevant assessment year and the dates the employer is tracking for sale, departure, and the 48-month trigger. If shares are unlisted, make sure the merchant banker valuation and its date correspond to the applicable rules.

For a sale or return entry, reconcile the perquisite already computed with the separate capital-gains event rather than treating one as a substitute for the other. The government guidance sets out the framework, but an employee’s actual liability and reporting can depend on plan documents, transaction dates, valuation, and personal tax circumstances. An Indian tax professional or chartered accountant can help resolve individualized reporting or valuation questions.
