Use forward EV/EBIT to compare the operating value of businesses, particularly when their debt and cash positions differ. Use forward P/E when you want to value the earnings expected to accrue to shareholders. The key is to match the numerator to the earnings claim: enterprise value with EBIT, and equity value with net income or earnings per share. Neither ratio, by itself, tells you whether a stock is undervalued.
What each multiple measures
Forward P/E measures the equity claim
Forward price-to-earnings (P/E) divides a company’s share price by forecast earnings per share (EPS). Alternatively, it divides equity market value by forecast net income, provided the share count and forecast period are consistent. It is an equity multiple: its denominator is earnings remaining after interest and taxes, attributable to shareholders. Aswath Damodaran describes forward P/E as using expected earnings per share in the next year: Damodaran’s valuation materials.
Forward EV/EBIT measures the operating business
Forward enterprise value-to-earnings before interest and taxes (EV/EBIT) divides enterprise value by forecast EBIT. In Damodaran’s framework, enterprise value represents equity market value plus debt less cash. Because EBIT is measured before financing costs, EV/EBIT is a firm-level multiple: it relates the value of the operating business to operating income before interest and taxes. - Forward P/E: equity value ÷ forecast net income, or share price ÷ forecast EPS.
- Forward EV/EBIT: enterprise value ÷ forecast EBIT.
Do not divide enterprise value by net income or equity value by EBIT without explicitly bridging between the claims. Those combinations match a value available to one group of capital providers with earnings belonging to another.

When to use forward EV/EBIT
Choose EV/EBIT when the question concerns the operating businesses themselves, or when differences in debt and cash would make an equity-only comparison less informative. Since EBIT excludes interest expense, this ratio is designed to reduce the direct effect of financing choices on the earnings denominator.
That does not make EV/EBIT financing- or accounting-proof. Construct enterprise value consistently: consider debt, cash, leases where relevant, minority interests, and non-operating assets. Check whether EBIT is comparable across companies, including depreciation and capitalization policies, and whether unusual items or business mix distort the forecast. If EBIT is zero or negative, the ordinary ratio is not meaningful.

When to use forward P/E
Choose forward P/E when the shareholder’s expected earnings are the focus and net income forecasts are meaningful. Because net income follows interest expense and taxes, P/E reflects the effects of leverage, financing costs, and tax circumstances that EV/EBIT largely sets aside.
That makes P/E directly relevant to equity analysis, but potentially less comparable when companies have substantially different capital structures, tax situations, or non-operating income. Standard interpretation is also difficult when forecast earnings are zero or negative. Both forward ratios depend on estimates that can be revised or fail to match actual results.

Make the comparison fair
Before comparing multiples, align the forecast and the businesses. A next-fiscal-year estimate and a next-twelve-month estimate are not necessarily the same period. Keep currency, reporting basis, share-count assumptions, and treatment of unusual items consistent; compare companies with similar business economics, or explain why the peer group is appropriate.
- Forecast quality: Check estimate consistency and dispersion, and whether the forecast includes unusual gains or costs.
- Growth and reinvestment: Faster expected growth is not automatically more valuable if it requires heavy reinvestment or earns weak returns.
- Risk and returns: Differences in risk and return on invested capital can justify different multiples.
- Taxes and financing: These affect net income and P/E directly, while operating income and EV/EBIT frame the business before interest and taxes.
- Accounting and enterprise value: Review depreciation treatment and material debt, cash, lease, minority-interest, and non-operating-asset adjustments.

What a market benchmark can—and cannot—tell you
Damodaran’s January 2026 table of publicly traded U.S. firms with market capitalizations above $10 million reports these medians for its first three market-cap deciles. The data analysis is dated January 2026, and the table says it draws on multiple data services.

A low multiple can reflect lower expected growth, greater risk, weaker returns or reinvestment economics, or poorer earnings quality. It does not establish undervaluation. Damodaran’s January 2026 market-wide regressions and definitions use factors including expected growth, ROIC, leverage, operating margin, tax rates, and reinvestment, underscoring why a one-number ranking can mislead: Damodaran’s valuation data and analysis.

A practical choice
- Define what you are valuing. For shareholder earnings, start with forward P/E. For the operating business, start with forward EV/EBIT.
- Match value to earnings. Use equity value with forecast net income or EPS; use enterprise value with forecast EBIT.
- Align the forecasts. Confirm that the horizon, currency, reporting basis, and unusual-item treatment are comparable.
- Check whether the ratio is interpretable. A zero or negative denominator undermines the usual reading of either multiple.
- Explain the gap. Assess growth, risk, financing, taxes, returns, reinvestment, accounting, and numerator adjustments before deciding whether one company merits a higher multiple.
