Distressed debt investing means buying a company’s loans, bonds, loan participations or bankruptcy claims when serious financial or operational trouble has pushed the claims below their face value. The investor is buying a legal claim, not ordinary ownership. Profit or loss depends on what that claim is ultimately worth after negotiations, continued operations, collateral sales or a court-supervised restructuring.
A low price is not proof of a bargain. You must determine the claim’s rank, collateral, documentation, the value of the business, competing claims, likely recovery scenarios, time to resolution, liquidity and the costs of enforcing or restructuring the debt. Any of those assumptions can fail, producing a partial recovery, a long period with no cash flow or a total loss.

What distressed debt investing is
“Distressed debt” is an umbrella term rather than a single security type. It can include bank loans, defaulted or very low-rated bonds, portions of commercial loans arranged as participations, and claims filed in a bankruptcy case. A filing describing distressed-debt funds identifies loans, notes, bonds and participations as possible instruments, but the label does not tell you the rights attached to any particular position.

1Clear out junk files and repair common Windows errors2Scan for outdated or missing drivers - takes under a minute3Repair Windows errors before they cause bigger problemsWhen you buy a distressed claim, you generally acquire the contractual and legal rights of a creditor. That is different from buying common stock. A creditor may have rights to scheduled payments, collateral, covenants, votes in a restructuring and a share of proceeds under an approved plan. An equity holder owns a residual interest and is paid only after creditor claims are satisfied. In bankruptcy, old common stock is usually cancelled in a reorganization, according to the SEC’s Investor Bulletin on bankruptcy for a public company dated March 31, 2015. That warning concerns equity; it does not guarantee that a debt holder will be repaid.

The same issuer can have several distressed instruments with very different outcomes. A first-lien loan secured by valuable equipment, a senior unsecured bond and a subordinated note may all trade at discounts, yet their recoveries can diverge because their contracts and priority differ.
How the strategy works
1. Identify the claim and its legal rights
Start with the exact instrument, not the issuer’s headline debt total. Read the credit agreement, bond indenture, security documents, intercreditor arrangements and any transfer restrictions. Confirm whether the position is:
- Secured: backed by identified collateral such as receivables, inventory, property or equipment.
- Senior unsecured: not tied to a specific asset pool but generally ahead of subordinated debt under the governing documents.
- Junior or subordinated: contractually behind specified senior claims.
- A loan participation: a fractional interest arranged through a bank or institutional investor. Your rights, voting power and relationship with the borrower depend on the participation agreement and servicing structure.
- A bankruptcy claim: a right to payment asserted in a formal case, often acquired from an original lender or trade creditor.
“Secured” does not mean “certain to be paid.” Collateral may be worth less than expected, hard to liquidate, subject to competing liens or expensive to preserve and sell. Priority can also be affected by other creditors, guarantees, set-off rights and bankruptcy doctrines.

2. Diagnose why the company is distressed
Distress can result from a temporary liquidity shortage, excessive leverage, a failed product, lost customers, commodity prices, litigation, fraud, an operational shutdown or a business that is economically unsustainable. The cause matters because a company with a viable operation but an unmanageable maturity schedule may support a restructuring, while a business whose assets are worth more separately may be headed toward liquidation.
Review cash balances, near-term maturities, cash burn, customer concentration, supplier terms, covenant breaches and access to new financing. Separate a liquidity problem—when the company may be solvent but unable to pay on time—from a solvency problem, where the value of assets and future cash flows may not cover liabilities.

3. Value the business and collateral
Distressed investors usually model several values:
- Going-concern value: what the operating business might be worth if it continues after fixing its capital structure.
- Liquidation value: what assets could produce in an orderly or forced sale, after selling costs and claims that have priority.
- Collateral value: the realizable value of assets specifically pledged to the instrument, net of liens, deterioration, storage and enforcement expenses.
- Enterprise value: the value of the whole operating business before allocating value among debt and equity.
These are estimates, not observable guarantees. Test the assumptions for revenue declines, margin pressure, asset discounts, working-capital needs, taxes, professional fees and the time required to sell assets or emerge from court protection.
4. Map the capital structure
List every material claim ahead of, alongside and behind the proposed investment. Include revolving lenders, term loans, bonds, trade creditors, leases, tax claims, employee obligations, debtor-in-possession financing and any administrative expenses. A company may have enough enterprise value to cover one layer of debt but not the next. A sustainable post-restructuring capital structure must leave the reorganized company with debt it can actually service; otherwise another default can follow the first one.
The CFA Institute’s summary of A Primer on Distressed Investing: Buying Companies by Acquiring Their Debt identifies valuation, determining a sustainable post-restructuring capital structure and implementing that structure—often through negotiations with creditors and prior investors—as core parts of the approach.
5. Build recovery scenarios
Use at least downside, base and upside cases. For each case, specify:
- Whether the company keeps operating, sells assets or liquidates.
- Which claims are paid in cash, refinanced, reinstated, exchanged for new debt or converted into equity.
- The value assigned to collateral and the reorganized business.
- Legal, advisory, trustee, storage and other administrative costs.
- The expected timing of interim distributions and final resolution.
A restructuring may give creditors shares in the reorganized company, but that is one possible settlement, not a promised outcome. New equity can be volatile, difficult to sell or worth less than the debt claim it replaces.

6. Purchase, influence and exit
Investors may buy through a secondary loan or bond market, acquire claims from another creditor or participate in a negotiated exchange. Larger holders may organize with other creditors, vote on a plan, negotiate covenants or seek board and committee representation where the process permits. A smaller investor may have little practical control even when the legal claim is valid.
Exit routes include selling the claim before resolution, receiving cash distributions, accepting new debt or equity under a plan, or collecting proceeds after collateral enforcement. A quoted mark is not the same as an executable sale price when trading is thin.
What happens in bankruptcy
Bankruptcy creates a formal process for asserting claims, preserving assets, financing operations, negotiating a plan and distributing value. In a reorganization, the company may continue operating while creditors and shareholders contest valuation and treatment. In a liquidation, assets are sold and proceeds distributed according to applicable priority.
Bankruptcy proceedings can last months or years, according to Investor.gov. During that period, interest may be paid in cash, accrue, be disputed or stop under the governing documents and court orders. Litigation over liens, guarantees, fraudulent transfers, valuation and classification can change the expected recovery. A plan may require creditor votes and court approval; a proposed merger, tender, exchange or restructuring may never close on the anticipated terms or schedule.
Bondholders generally rank ahead of shareholders, but that broad rule does not identify your position among creditors. Other claims may be secured, administratively preferred, equal in rank or entitled to guarantees from valuable subsidiaries. Read the instrument’s governing law and the case-specific pleadings before treating a priority assumption as fact.

The SEC’s Office of Investor Education and Advocacy states: “Investing in the shares of companies that are in the middle of bankruptcy proceedings is extremely risky and can lead to financial loss.” The statement is directed at shares of bankrupt companies. Debt claims require separate analysis of contract rights, collateral and priority.

Recovery and valuation risk
The business, collateral or claim may be worth less than your model indicates. Forecasts can fail because sales fall, assets deteriorate, customers leave or a court adopts a different valuation. Even a secured lender may recover less than the principal when collateral cannot be located, maintained or sold at the assumed price.
Loss of capital
An issuer may not satisfy its liabilities, and a defaulted investment can lose part or all of its value. A discount only describes the purchase price; it does not establish a margin of safety unless the underlying recovery assumptions survive severe stress.
Liquidity and pricing risk
Distressed loans and bonds may trade infrequently, with wide bid-ask spreads and limited buyers. You may be unable to sell quickly, may need to accept a price below your estimate of fair value, or may discover that a reported mark cannot be executed in size. Prices can move abruptly after a filing, court ruling, financing announcement or leaked negotiation.

Negotiations, discovery, valuation hearings, appeals and asset sales often take longer than expected. Capital can remain locked while legal and professional fees accumulate. A delayed recovery reduces its present value and can force an investor to fund additional expenses or accept interim securities.

Priority and legal risk
Liens may be challenged, guarantees may be limited, documentation may contain defects and another creditor may assert a superior claim. Bankruptcy law can alter how contracts are enforced or how collateral is realized. The SEC-filed distressed-debt disclosure warns that realizing collateral can be delayed and that priority may change under bankruptcy doctrines.
Execution and cost risk
A correct diagnosis can still produce a poor return if negotiations break down, a restructuring plan fails, an operating turnaround misses its targets or legal and advisory expenses consume value. Include trustee, counsel, valuation, financing, custody, tax and transaction costs in every scenario.
Outcome and transaction risk
An anticipated merger, tender, exchange offer or refinancing may not close, may close on amended terms or may be postponed. Conditions, financing availability, regulatory review and creditor votes can all change the result.

| Question | What to examine | Why it matters |
|---|---|---|
| Claim rights and rank | Secured or unsecured status, seniority, covenants, guarantees, voting rights and transfer restrictions | Determines where the claim sits in a recovery and what control it may provide |
| Collateral and business value | Asset appraisals, liquidation discounts, going-concern value, maintenance needs and model assumptions | Shows what value may actually be available to creditors |
| Capital structure | Claims ahead, alongside and behind the position; post-restructuring debt capacity | Prevents an attractive enterprise-value estimate from being allocated to the wrong creditor layer |
| Recovery cases | Downside, base and upside outcomes, distributions, costs and timelines | Reveals sensitivity to assumptions instead of relying on one price target |
| Liquidity | Trading depth, sale restrictions, expected buyers and executable exit prices | Measures whether you can leave before the case ends |
| Process and control | Dependence on a court plan, negotiations, a sponsor, a merger or a particular stakeholder | Identifies execution points that can derail the thesis |

A practical due-diligence checklist
- Obtain the complete credit agreement or indenture, amendments, security documents and participation agreement.
- Verify the issuer, borrower, guarantors, collateral description, lien perfection and governing law.
- Build a claims waterfall that includes secured, administrative, trade, tax, lease and subordinated obligations.
- Reconcile reported debt with filings, borrowing-base reports, liens, guarantees and off-balance-sheet commitments.
- Model going-concern, liquidation and collateral recoveries using conservative assumptions and explicit costs.
- Estimate the time to each cash flow and discount delayed or uncertain proceeds appropriately.
- Check trading volume, settlement mechanics, transfer consents, custody arrangements and the difference between marks and executable bids.
- Identify decision points: covenant waivers, maturity dates, mediation, plan filing, creditor vote, sale hearing and confirmation.
- Stress-test what happens if the company burns cash, a sale is delayed, collateral values fall or a court rejects the proposed plan.
- Decide in advance what evidence would invalidate the thesis; do not let a lower market price replace fresh analysis.
What distressed debt is not
It is not simply “cheap bonds,” a guaranteed route to equity upside or a passive income strategy. The investor is underwriting legal rights, uncertain enterprise value and a process that may be adversarial. A claim trading at 40 cents on the dollar can be attractive only if the probability-weighted, net recovery justifies the price and the investor can bear the delay, volatility and possibility of losing most or all of the investment.

First published in November 2004, it is best treated as a specialist reference rather than a guide to current market conditions or current law.
