When users cannot tell a well-run DeFi protocol from a dangerous one, they may distrust both. That is the “lemons” problem: hidden differences in quality can make it harder for stronger providers to earn confidence, while users discount what they cannot verify. The mechanism is plausible in DeFi, but the available studies do not measure a market-wide cost or show that every protocol faces it.
What the “lemons” problem means in DeFi
Adverse selection occurs when one side of a transaction knows more about quality than the other. In the classic lemons analogy, buyers who cannot distinguish good used cars from bad ones lower what they are willing to pay. That discount can make it difficult for high-quality sellers to stand apart and may push trade toward lower-quality offerings.

For DeFi, the analogy only works when the hidden quality and the people who know it are specified. Users may not be able to assess how a protocol handles upgrades, pauses, oracle failures, governance decisions, or other operational risks. Meanwhile, insiders or technically informed participants may have a clearer view. If users cannot evaluate those differences, a credible protocol can struggle to receive more trust than a weaker one.

This is a conditional market mechanism, not evidence that honest protocols as a group have been shown to lose a particular amount. The studies discussed here span general online commerce, experimental markets, online credit, and one DeFi lending case; they do not establish a DeFi-wide causal estimate.

Why signals can help—and why they can mislead
Signals and screening can reduce information problems when they give users interpretable evidence about quality and are difficult for low-quality providers to imitate at no cost. A 2005 study of trust in Internet commerce tested branding, a privacy statement, and an unconditional money-back guarantee in business-to-consumer settings. Those findings illustrate signaling; they are not DeFi safety certifications.
In a 2022 study of online credit markets, Kei Kawai, Ken Onishi, and Kosuke Uetake estimated that adverse selection destroyed as much as 34% of total surplus and that signaling restored up to 78% of that loss. Those figures concern online credit markets, not DeFi, and should not be carried over as estimates of DeFi’s losses.

For DeFi, a European Commission event report discussed voluntary regulatory recognition and public commitment as possible signals. But recognition does not establish that code is safe, a protocol is solvent, or governance is sound. Forkability also complicates the incentive: if a system can be copied, a protocol’s relationship to recognition may differ from that of a conventional firm.

Why communication is not the same as transparency
Communication can sometimes help market participants separate themselves, but words alone do not reliably reveal quality. In a 2017 decentralized-market experiment, Simon Siegenthaler found that cheap, non-binding communication improved efficiency relative to the adverse-selection benchmark when matching frictions supported partial separation. The result illustrates a mechanism in an experiment; it does not show that public statements or disclosures solve information problems in DeFi.

A useful signal therefore needs to be both understandable and verifiable. A claim about who controls upgrades, for example, is more useful when users can inspect the relevant authority and the conditions under which it can act than when it appears only in promotional language.
Does DeFi remove the need to trust people?
No. Code can automate some actions, but it does not necessarily eliminate human discretion or incomplete contracts. A 2023 natural-experiment study of stablecoin lending linked information about an individual associated with Abracadabra to a collapse in trust and a run. The authors point to discretion and contract incompleteness. That is evidence from a particular case, not a universal rule about DeFi or a basis for judging a protocol solely by one person’s history.

What users should examine instead of an “honest” label
There is no standardized, current protocol-by-protocol comparison established by the cited evidence. A practical assessment should look at observable controls and their limits rather than rely on a general claim of honesty. A 2023 preprint groups DeFi operational risks into consensus, protocol, oracle, frontrunning, and systemic categories; it also calls for rigorous smart-contract audits. An audit is one input, not a guarantee against every category of risk.
- Change and pause authority: Check who can upgrade contracts or halt activity, and what approvals or conditions apply.
- Governance: Look for how decisions are made, who can participate, and whether control is concentrated.
- Oracles: Identify which external data sources the protocol relies on and how it responds if they fail or provide problematic data.
- Audit scope and date: Verify what code and components were reviewed, when the review occurred, and whether relevant changes came afterward.
- Observable information: Ask whether key claims about controls and operations can be independently checked, and when that information becomes available.
- System dependencies: Consider risks that could spread beyond one contract, including shared infrastructure or market-wide disruptions.
These are comparison questions, not a scoring system. A favorable answer on one dimension does not settle the others, and no single signal proves a protocol safe.

What the evidence can—and cannot—say
Research supports the general idea that information gaps can disadvantage higher-quality providers, and it offers mechanisms by which signaling or communication may help under particular conditions. DeFi-specific evidence also shows that trust in people can remain relevant even when financial activity is governed by code.
What it does not establish is how much the “lemons” problem costs DeFi as a whole, which named protocols are more trustworthy today, or that any particular signal eliminates risk. Current governance, disclosures, and regulatory status can change, so protocol-specific judgments require up-to-date evidence about the system in question.
