Crypto Wallets Explained: Exchange Wallets vs. Self-Custody

Exchange wallets put key management with a platform; self-custody puts keys and recovery in your hands. Learn the trade-offs before choosing.

An exchange wallet is managed by a platform that controls the private keys for you. With a self-custody wallet, you control the keys and are responsible for protecting them and any recovery phrase. The key difference is who can authorize access and transactions—and who must handle recovery if access is lost.

What a crypto wallet actually does

A crypto wallet does not contain coins like a physical wallet. It manages the keys used to access crypto assets and authorize transactions. Coinbase summarizes the distinction this way: “Cryptocurrency is held in one of two ways: on an exchange, where a platform manages your funds on your behalf, or in a self-custody wallet, where you hold your own private keys and have direct control over your assets.” (Coinbase Help)

The word “wallet” does not, by itself, tell you who controls the keys. For example, Coinbase distinguishes its hosted exchange account from a separate self-custody product. Check the custody model and recovery process for the particular product and region you intend to use.

Exchange wallet vs. self-custody

How might access be recovered? The platform may provide account or password recovery, subject to its procedures. Recovery depends on your keys and backup setup. Losing the recovery phrase or private key may make assets permanently inaccessible.
What is the main dependency? You rely on the provider’s security, solvency, and withdrawal policies. You rely on your own protection of keys, devices, and backups.
What is it commonly used for? Account-based buying, selling, sending, and receiving. Direct control and, depending on the wallet and network, access to on-chain apps and other advanced activities.
Is there a physical-device option? Not inherent to the custody model. A hardware wallet can store keys offline, but does not remove the need to protect recovery details.

What changes when you control the keys?

With an exchange, recovery is a provider process

If you lose access to an exchange account, the provider may have account-recovery procedures. That is not a promise that it will restore access or allow a withdrawal: the result depends on the service’s policies and process. You also depend on the provider’s security, solvency, and withdrawal rules. Bitcoin.org describes this as counterparty risk when assets are entrusted to an exchange or custodian. With self-custody, recovery is your responsibility

A self-custody wallet typically gives you a recovery phrase or relies on private keys. Ethereum.org describes the recovery phrase as a master key: someone who obtains it may access the associated accounts. If you lose the phrase or private keys and have no other usable recovery method, the funds may not be recoverable. A wallet provider generally cannot recreate missing keys. Ethereum.org advises contacting an exchange’s support team for account recovery if the account is held with a centralized exchange. (Ethereum.org: Wallets)

How to protect a self-custody recovery phrase

  • Keep it private. Never disclose it to someone claiming to be support, and do not enter it into an unsolicited website or form. Legitimate support agents or websites will not ask for it. (Ethereum.org: Security)
  • Store it so you can retrieve it without exposing it. A screenshot may sync to cloud services, which can create an exposure risk. (Ethereum.org: Security)
  • Plan for loss or damage. A self-custody backup is useful only if you can access it when needed and keep it protected from other people.

What a hardware wallet does—and does not do

A hardware wallet is an optional physical device that stores private keys offline. That can keep the keys off an internet-connected device, but it does not make the wallet custodial: you still control the keys and remain responsible for recovery information and safe use of the device. A lost recovery phrase is not made unnecessary by owning hardware. Ethereum.org and Coinbase describe hardware wallets as offline key-storage devices. (Ethereum.org: Wallets; Coinbase Help)

Which custody model fits your situation?

There is no universal choice that removes risk. Consider what you are prepared to manage and what you need the wallet to do:

  • An exchange wallet may suit you if account-based access and a provider’s recovery process are important, and you are comfortable relying on that provider’s security and withdrawal policies.
  • Self-custody may suit you if direct control matters and you are prepared to protect keys, devices, and backups. Consider whether you can keep recovery information accessible to you but private from others.
  • For either option, check the specific product. Confirm who controls the keys, what recovery entails, which networks and activities are supported, and whether the service’s features differ in your region.

The sources cited here explain the custody models but do not establish comparative rates of loss, theft, or insolvency. The practical decision is about which responsibilities and dependencies you can manage—not a guarantee that either model is risk-free.
