When a provider holds assets or processes transactions, customers depend on its custody, records, controls, financial condition and the laws that govern it. The drawbacks are real, but they vary by provider, product and jurisdiction.
What does centralized finance mean here?
In this article, centralized finance means crypto-asset financial services delivered through an identifiable intermediary, such as a trading platform or custodian, that processes or records customer activity and may hold customer assets. It is a useful working definition, not a universal one.

The central trade-off is convenience in exchange for dependence on the provider. The relevant question is not simply whether a service is centralized, but what the provider controls, what protections apply and what happens if something goes wrong.
What are the drawbacks of centralized finance?
Custody makes customers dependent on the provider
If a platform or custodian holds crypto-assets, customers rely on it to safeguard those assets, keep accurate records and return them when requested. A provider failure can therefore affect access to assets, but the outcome is not automatic: it depends on the facts, applicable law and how customer property is treated.

Where custody takes place abroad, insolvency can raise additional legal questions. In January 2026, Switzerland’s financial regulator, FINMA, said institutions must ensure that crypto-assets are not part of a custodian’s bankruptcy assets. It also said an authorized institution remains responsible when it uses service providers. Those are Swiss supervisory statements, not a universal rule for every custodian or jurisdiction. FINMA’s January 12, 2026 guidance announcement notes: “If the custody takes place abroad, additional complex legal issues may arise – especially if the custodian becomes insolvent.”
Reserve snapshots may leave important questions unanswered
A proof-of-reserves report can show information about assets at a particular point in time, but it may not show liabilities, asset use or activity between reporting dates. A snapshot alone is not proof that a provider is solvent or can meet all obligations.

SEC staff cautioned in a July 2023 investor bulletin that such reports are not equivalent to financial-statement audits and do not provide the same investor protections. The bulletin represents staff views and has no legal force or effect. Even an audit does not guarantee that a provider cannot fail; the key distinction is that a reserve report may provide less comprehensive evidence. Read the SEC staff bulletin on alternatives to financial-statement audits.
Combined services can create conflicts and uneven protections
A single crypto intermediary may combine exchange, brokerage and custody functions. Bundling roles can create conflicts and complicate a customer’s understanding of who is responsible for a particular activity. It does not, by itself, establish that a provider is acting improperly.

Protections depend on the entity, activity and jurisdiction. In the U.S. securities context, certain registered entities are subject to requirements involving custody, separation of assets, records, disclosures and examinations. Those requirements do not mean every crypto platform is a registered broker-dealer or that every customer or asset receives the same protections. The SEC’s investor alert on crypto-asset securities explains the risks of relying on intermediaries that combine functions.
Leverage can turn price changes into forced sales
Crypto derivatives can involve high leverage. If a position falls below required margin, automatic liquidation may force a sale at an unfavorable time. Across a market, forced liquidations can add selling pressure and amplify price moves. The European Systemic Risk Board (ESRB) also identifies exchange failure and the possibility of an exchange taking positions without adequate reserves as risks; these are potential mechanisms, not features of every platform or product.

How to assess a centralized crypto service
Before relying on a provider, examine the specific arrangement rather than assuming a label guarantees safety. These questions help identify where your exposure sits:

Keep a close eye on the market. Compare service providers. Track performance. Get timely alerts. Build your portfolio with confidence.
- Custody: Who controls the assets and can initiate transfers? Does the provider explain how customer assets are held and recorded?
- Financial condition and disclosure: Are liabilities disclosed, or is the available evidence only a reserve snapshot? What does any report cover, and when was it prepared?
- Rules and jurisdiction: Which legal entity provides the service, which regulator oversees it, and what rules apply to this activity? Where is the custodian located?
- Bundled roles: Does one provider operate the marketplace, execute trades and hold assets? What conflicts or responsibilities could follow from that arrangement?
- Product mechanics: If you use leverage, what margin and liquidation rules apply, and how can liquidation affect your position?
Do self-custody and DeFi remove these drawbacks?
They change the risk profile rather than eliminate risk. Self-custody reduces reliance on a provider to control and return assets, but it places more responsibility on the user to protect access and manage transactions. DeFi may reduce reliance on a conventional intermediary, yet the ESRB notes investor-protection concerns, operational and security vulnerabilities, and the lack of a clearly identified responsible party.
No single model is safer in every case. Compare who controls custody, what financial and liability information is available, which rules apply, whether functions are combined, and how leverage and liquidation work.
