Centralized Crypto Exchanges vs. Self-Custody Wallets: Risks, Control, and Trade-Offs

An exchange and a self-custody wallet shift control and responsibility in different ways. Compare key access, recovery, cyber and device risks, and what current SEC proposals do—and do not—change for retail users.

Neither keeping crypto on a centralized exchange nor moving it to a self-custody wallet is automatically safer. The key difference is who controls the private keys: an exchange or its custody provider safeguards them in a custodial arrangement, while a self-custody wallet puts key control—and the responsibility for protecting and recovering those keys—in your hands. The right choice depends on which risks and dependencies you can manage.

What changes when you choose an exchange or a wallet?

Crypto is controlled through cryptographic keys, not held inside a wallet like cash in a physical wallet. A public key functions as an identifier for receiving or transferring crypto; the private key is secret material used to access it. A wallet is software or hardware that manages keys and helps authorize transactions.

With a centralized exchange account, the provider or its custody service controls or safeguards the keys, and you access assets through the account. With self-custody, you control the key material and authorize transfers yourself. The look of an app or interface does not, by itself, establish who holds the keys. FINRA explains these key and storage concepts in its cryptocurrency storage and security guidance.

Internet exposure Exchange-associated online wallets are internet-connected services and can be cyberattack targets. Exposure depends on the wallet: hot wallets are connected; cold storage keeps keys offline but has physical and device risks.
Often a better fit for People who prioritize service-mediated access and accept reliance on a provider. People who value direct key control and can reliably protect and recover key material.

What risks come with keeping crypto on an exchange?

Provider and account-access risk

Exchange custody adds a counterparty: access depends on the provider’s systems, operations, custody arrangements, terms, and ability to continue serving customers. A provider may offer account recovery, but that is not a guarantee that a lost or inaccessible on-chain asset can be recovered. Recovery depends on what happened and on the provider’s process and contractual terms.

Cyberattack and fraud risk

Exchange-associated online wallets are connected services and can be targets for cyberattacks. Account compromise, fraud, or a disruption at the provider can create problems distinct from losing control of a self-custody key. Custodial does not automatically mean irresponsible or fraudulent; the relevant questions include how the provider safeguards assets, what rights its terms provide, and what happens if access or operations are interrupted.

Do not assume bank-deposit protections apply

FINRA cautions that familiar protections, such as FDIC coverage for bank assets, and legal remedies may not be available if crypto is stolen, lost, or destroyed. That caution does not establish that every exchange balance is uninsured or that legal remedies can never apply; protections depend on the asset, arrangement, jurisdiction, and circumstances. Ask the provider what protections and custody terms actually apply rather than treating an exchange account like a bank deposit.

What risks come with self-custody?

Key and backup loss

Self-custody gives you direct control but also makes you responsible for keeping the keys and recovery material secure and available. If you lose the necessary key material or backup, you may permanently lose access. A provider’s account-reset process cannot replace a self-custody recovery setup.

Device compromise and malicious transactions

Software wallets on phones or computers can be exposed to malicious code or device loss. Scams or a compromised key can lead to a transfer you did not intend. The SEC’s 2026 proposed custody rule notes that crypto networks generally make erroneous or fraudulent transactions difficult or impossible to reverse. Check the destination address and transaction details before authorizing any transfer.

Cold storage reduces one exposure, not every risk

Hot storage uses internet-connected services or devices; cold storage keeps private keys offline. A cryptocurrency hardware wallet is one way to keep keys offline and may suit someone prepared to manage a self-custody backup. Offline does not mean invulnerable: FINRA notes that hardware wallets can be lost, stolen, broken, defective, or hacked. Paper backups and other physical media can also be damaged, stolen, or misplaced. Choose cold storage only if you can protect both the device and the recovery material.

How to decide which arrangement fits you

  • Consider exchange custody if service-mediated access and any account recovery options matter more to you than direct key control, and you are willing to depend on the provider. Review its custody terms, account protections, withdrawal controls, and recovery process; these vary by provider.
  • Consider self-custody if you want direct control and can securely maintain a device and backup, keep recovery material private, and verify transactions carefully.
  • Match storage to purpose. You may use different arrangements for different needs, but splitting assets does not automatically make them safe; each arrangement has its own failure modes.
  • Do not choose based on labels alone. “Custodial” is not a synonym for unsafe, and “self-custody” is not a synonym for secure. Provider safeguards and terms matter in one case; your device security, backup discipline, and transaction checks matter in the other.

What the latest SEC custody developments mean for ordinary users

As of October 4, 2026, the SEC’s October 1 announcement describes a proposal for a tailored custody framework for registered investment advisers and regulated funds. It would permit crypto assets to be held in self-custody under certain circumstances and allow state trust companies to serve as custodians for client and regulated-fund assets. The proposal is not a blanket new rule for ordinary retail exchange accounts or personal wallets. The SEC said the comment period would remain open for 60 days after publication of the proposing release in the Federal Register; the materials available as of this date do not establish a final rule or its eventual outcome. A separate April 2026 SEC staff statement addresses certain interfaces that prepare transactions in crypto asset securities with self-custodial wallets, in the stated broker-dealer registration context. It discusses disclosures about provider roles, fees, conflicts, limitations, cybersecurity, and transaction parameters. It should not be read as a rule for every wallet, token, or exchange.
