What to Include in a Startup Term Sheet to Clarify Allocation and Participation Rights

Separate current-round allocation from future-round participation rights, then define the people, percentages, securities, exceptions and procedures that make each term workable.

A startup term sheet should separate two decisions that are often confused: who may buy how much in the financing now being raised, and who may buy securities in a later financing. State the current round’s size, security, price or conversion terms, each investor’s commitment, allocation conditions, oversubscription process and closing schedule. Then, in a separate section, define any future-round participation (often called a pro-rata or preemptive right) by specifying eligible holders, the ownership denominator, covered issuances, exclusions, notice and election mechanics, unused allocations, transfers and termination.

Those details are negotiated terms, not universal legal defaults. The National Venture Capital Association (NVCA) model documents are useful starting points, but NVCA cautions that “Each document is intended to serve as a starting point only and should be tailored to meet your specific requirements.” Read the NVCA model-document guidance, and have counsel adapt the language to the transaction and governing law.

Why allocation and future participation belong in separate clauses

“Allocation” normally describes the amount of the current financing that a named investor is expected or permitted to purchase. A “pro-rata right” describes an opportunity to invest in a future financing so the holder can maintain a defined ownership percentage. They answer different questions, use different calculations and create different operational obligations.

  • Current-round allocation: How much of this round is reserved or committed for each investor, on what terms and subject to what conditions?
  • Future-round participation: If the company later issues securities, which holders may buy, how is their percentage calculated and how do they exercise the right?

Do not use “allocation,” “pro rata,” “preemptive right” and “oversubscription” as synonyms. A term sheet that blends them can leave the company unsure how much of a round is actually reserved and leave investors unsure whether a later opportunity is a contractual right or merely an invitation.

What to specify for the current financing

The current-round section should let a reader determine the company’s target, the securities being sold and each investor’s expected purchase. A compact table is useful in the term sheet, with detailed definitions cross-referenced to the definitive documents.

Round size and closing boundaries

  • State the total amount the company seeks to raise.
  • Include a minimum or maximum closing amount when the parties intend one.
  • Explain whether the financing may close in one tranche or several closings, and identify the expected dates or conditions for each.
  • State what happens if the company raises less than the target or receives commitments above the maximum.

A target alone does not tell an investor whether its allocation is protected. If the company can reduce the round, increase it, or close in stages, say who can approve that change and how each investor’s amount is recalculated.

Security, price and conversion terms

  • Name the security and class (for example, a specified preferred-stock series or a convertible instrument).
  • Give the price per share, valuation or conversion formula, discount, cap and other economic terms that determine the purchase amount, as applicable.
  • Identify any conditions precedent, such as board approval, amended charter documents, investor-consent thresholds or completion of diligence.

“Investor A buys $2 million” is incomplete if the term sheet does not also identify what $2 million purchases and when the price is fixed. The final capitalization table and purchase agreement must use the same class names, conversion definitions and capitalization assumptions.

Each investor’s commitment or allocation

List each named investor and distinguish between an amount the investor has committed to fund and an amount the company has merely reserved for that investor. State whether the allocation is:

  • Firm: available to that investor through the stated deadline, subject only to listed closing conditions.
  • Conditional: dependent on diligence, an investment-committee approval, a minimum round size or another objective event.
  • Subject to reallocation: reducible or expandable under a stated procedure.

Also state the consequence of funding less than the amount allocated. The company might release the unused portion, offer it to other eligible investors, reduce the closing, or require a new approval. Pick one process rather than leaving the result to informal email exchanges.

Current-round oversubscription

If aggregate requests exceed the securities available in this financing, the term sheet should identify:

  • whether named lead investors, existing holders or another group has priority;
  • whether allocations are reduced proportionally or by a discretionary decision;
  • how and when investors are notified; and
  • whether an investor may request an amount above its initial allocation.

This is a current-round procedure. It is different from giving investors a right to take unused shares in a later financing.

Funding deadline and closing mechanics

Set the expected signing and closing dates, any interim funding date, wire instructions process and documents required before funds are accepted. If the round can close in tranches, specify the minimum conditions for each tranche and whether an investor can withdraw from a later tranche. The sources for this topic do not establish a universal deadline or formula; these are negotiated transaction terms.

How to draft a future-round participation (pro-rata) right

The NVCA 2020 model term-sheet form labels its example “Right to Participate Pro Rata in Future Rounds.” It illustrates a percentage calculation based on equity ownership assuming conversion of outstanding preferred stock into common stock and exercise of outstanding options under company stock plans. It also addresses subsequent equity issuances, stated exceptions and an opportunity for remaining eligible investors to purchase an eligible holder’s unused portion. Treat that form as a set of drafting prompts, not paste-ready language. See the NVCA 2020 model term-sheet form.

Define who is eligible

Choose and define the eligible class. Possibilities include every investor in the round, named investors, or “Major Investors” who meet a negotiated ownership or investment threshold. If a threshold is used, specify:

  • the exact amount or percentage;
  • whether it is measured at signing, closing or immediately before the future issuance;
  • whether an investor must continue to hold a minimum amount;
  • how affiliated funds and permitted transferees are treated; and
  • whether the company or an investor must certify eligibility.

A label such as “Major Investor” is not self-executing. It needs a defined term that works in the term sheet, charter, investors’ rights agreement and any joinder for a transferee.

Write the ownership denominator and measurement point

The denominator controls the percentage of a later round that a holder may purchase. State whether ownership is calculated on a fully diluted, as-converted, option-exercised or another agreed basis. Identify how the calculation treats:

  • all outstanding preferred stock and its assumed conversion;
  • common shares and shares reserved for employee plans;
  • outstanding options and warrants;
  • convertible notes, SAFEs or other instruments that have not yet converted; and
  • instruments converting in the upcoming financing.

State the measurement time—for example, immediately before the new issuance—and identify the capitalization table or company calculation that will be used. The NVCA example is one possible approach, not a mandatory industry formula.

Describe covered issuances and exclusions

Say which future transactions trigger the right: all equity securities, only a specified class, or another defined group. Then list exclusions in the same document or by precise cross-reference. The NVCA form’s example includes exceptions tied to provisions elsewhere in its model and shares issued in an initial public offering. Because a cross-reference can change the result, review the complete set of definitions and exceptions rather than reading only the pro-rata sentence.

Consider addressing shares issued for an acquisition, employee compensation, strategic partnerships, debt conversions, warrants, stock splits and other transactions that could otherwise create an argument about whether the right applies. If an exception is intended to be narrow, describe its boundary instead of using an undefined phrase such as “customary issuances.”

Distinguish ordinary pro rata from additional participation

An ordinary pro-rata right lets a holder buy enough of the new issuance to maintain its calculated percentage. It does not automatically let that holder request more. If investors may ask for an amount above their base share, call that an additional or oversubscription right and describe its limits, priority and allocation method separately.

For example, a holder with 8% of the defined pre-money capitalization might have an 8% base opportunity in a new equity issuance. Whether it may request another investor’s unused 3% is a separate negotiated question.

Set the oversubscription and unused-allocation rule

The term sheet should say what happens when an eligible holder declines or fails to take its full base amount. The NVCA 2020 example gives remaining eligible investors an opportunity to purchase the unused portion. Your clause should still specify:

  • whether the unused amount is offered simultaneously or in successive rounds;
  • which investors may participate;
  • how competing requests are prioritized or scaled if demand exceeds the unused amount;
  • whether a new lead investor’s minimum allocation is protected; and
  • when the company may offer any remainder to other buyers.

Without those mechanics, “oversubscription” can mean either a current-round allocation process or a future-round top-up, producing avoidable disputes.

Notice, election and closing mechanics

A participation right is only usable if the company and investors know exactly how to exercise it. Include a written notice process and a timetable. The following sequence is a drafting model; the parties must choose the actual periods.

  1. Company notice: The company sends eligible holders the proposed issuance, security, price, amount, expected closing, material conditions and the holder’s calculated base allocation.
  2. Information delivery: Attach or identify the capitalization data and definitions used for the calculation, subject to confidentiality limits.
  3. Election window: State the number of business days for a holder to accept, decline or request additional securities. Explain the delivery method and the time zone or receipt rule.
  4. Oversubscription allocation: After base elections are known, calculate unused amounts and apply the agreed priority or scaling formula.
  5. Final confirmation: Give each participant its final amount, price and funding deadline, and identify any documents it must sign.
  6. Payment and closing: State when funds and executed documents are due and what happens if a holder misses the deadline.

The reviewed model materials do not establish one universal notice period, election period or non-response rule. Do not imply that a particular number of days is legally required; negotiate and write the period into the document.

Transfers, duration and termination

Specify when the right begins and ends. Common decision points include the initial closing, a later transfer, an initial public offering, a sale of the company, dissolution or a holder’s failure to meet an eligibility threshold. Address:

  • whether the right transfers automatically to a permitted transferee or requires a company-approved assignment;
  • whether an assignee must sign a joinder;
  • whether a partial transfer divides the right;
  • whether the right is lost if the holder sells below the minimum ownership threshold; and
  • whether the right survives a merger, recapitalization or other reorganization.

Coordinate these provisions with transfer restrictions, confidentiality obligations and the company’s charter. A term-sheet promise that cannot be implemented by the definitive investors’ rights agreement is not a complete deal description.

How to compare competing term-sheet proposals

When two investors or rounds propose different participation terms, compare the decision-relevant variables rather than relying on labels.

Axis Questions to ask Practical trade-off
Eligibility Who qualifies, what threshold applies and when is it measured? Broader eligibility preserves more holders’ access but increases notice and allocation work.
Denominator Fully diluted, as-converted, option-exercised or another basis? A broader denominator can change the percentage available to each holder.
Covered issuances Which securities and transactions trigger the right? Wider coverage protects against more dilution but can constrain future financing design.
Exceptions Are employee, acquisition, conversion or IPO issuances excluded, and are cross-references complete? Narrow exceptions reduce ambiguity; broad exceptions preserve company flexibility.
Additional participation Can a holder buy above its base percentage? Extra capacity helps committed investors but may reduce room for a new lead.
Unused amounts Who may take a declined allocation, and how are competing requests scaled? A clear priority prevents a scramble but may favor one investor group.
Exercise burden What notice, information, deadline, payment and document steps apply? Short windows speed a round; longer windows give investors more time to obtain approval.
Duration and transfer When does the right end, and can it follow a permitted transfer? Longer, transferable rights are more valuable to holders and more restrictive for the company.
Lead allocation Does a future lead’s minimum allocation take priority over existing holders? Protecting the lead can make fundraising easier but may reduce existing holders’ practical participation.

These are mechanical trade-offs, not measured market outcomes. The right choice depends on the company’s financing plan, investor relationship and governing documents.

Illustrative calculation (use your defined denominator)

Assume, solely as an example, that the agreed pre-financing denominator is 5,000,000 fully diluted, as-converted shares and an investor is credited with 400,000 shares. Its defined ownership is 8% (400,000 ÷ 5,000,000). If the company issues 1,000,000 new shares in a later round, the investor’s base pro-rata opportunity would be 80,000 shares under that definition (8% × 1,000,000). The result changes if the document includes additional option-pool shares, unconverted instruments or a different measurement time. Put the actual calculation and assumptions in the notice so the investor can verify it.

Carry the term sheet into definitive documents

After the business points are agreed, map every defined term into the purchase agreement, amended charter, investors’ rights agreement, voting agreement and any side letter. Check that:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • the security class and capitalization assumptions match across documents;
  • the eligibility threshold is defined identically everywhere;
  • the participation clause’s exceptions point to provisions that actually exist;
  • notice addresses, delivery methods and business-day definitions are consistent;
  • transfer and joinder language covers the intended assignees; and
  • the final documents do not silently narrow or expand the negotiated allocation.

NVCA’s model-document index is updated periodically—for example, its Investors’ Rights Agreement was listed as updated in October 2025 and its Voting Agreement in June 2026—so verify the version and adapt it to the transaction rather than assuming an older form controls. NVCA’s index and disclaimer are here.

Common drafting failures to avoid

  • One heading for both rights: Readers cannot tell whether an amount is reserved in the present round or merely available in a future one.
  • Undefined “pro rata”: No denominator, measurement date or treatment of options and convertibles is stated.
  • Missing carve-outs: A cross-reference is used without reviewing the referenced anti-dilution, charter or IPO provisions.
  • No decline procedure: The clause says an investor has a right but not what happens after a rejection or silence.
  • Unstated oversubscription priority: Multiple investors can claim the same unused amount.
  • Term-sheet/document mismatch: The definitive agreement uses a different threshold, class name or deadline.
  • Assumed enforceability: Whether a term sheet is binding, which provisions bind and whether a particular allocation or participation clause is enforceable depend on the wording, governing law and facts.

Have qualified counsel review the transaction-specific term sheet and definitive documents. The model forms provide drafting starting points, not legal advice for a particular company or investor.
