What Makes Bond Prices Fall When Yields Rise?

Fixed-rate bond prices generally fall when market yields rise because their unchanged coupon payments become less attractive than new, higher-yielding bonds. Here is how repricing, maturity, coupons and selling before maturity affect investors.

Bond prices generally fall when market yields rise because the bond’s fixed payments become less attractive than the higher returns available on newly issued bonds. The price must drop far enough that a new buyer can earn a competitive yield from the bond’s remaining coupons and repayment of principal. This inverse relationship applies most directly to conventional fixed-rate bonds; it is not a promise that every bond price move is caused by benchmark rates alone.

The key distinction is between a bond’s coupon rate, which is set in its terms, and its yield to maturity, which changes with the price an investor pays, the remaining payments, the principal due at maturity and the time left.

The basic mechanism: fixed payments meet changing market rates

A conventional fixed-rate bond is a stream of scheduled cash flows. It pays the coupon specified when it was issued and normally returns its face value at maturity. Those payments do not automatically increase when market interest rates rise.

Suppose an older bond pays a 3% coupon while newly issued bonds with similar risk and maturity offer about 4%. At its old price, the older bond gives a buyer a lower return than the new alternatives. Buyers will therefore demand a discount. The lower purchase price raises the older bond’s yield to maturity until it is competitive with the current market.

The reverse happens when market yields fall. A previously issued bond with a higher fixed coupon becomes more desirable, so buyers may bid its price above face value. The price and yield move in opposite directions because the cash flows are fixed while the amount paid to acquire them changes.

The U.S. Securities and Exchange Commission describes this as a fundamental principle: “market interest rates and bond prices generally move in opposite directions.” The word “generally” matters. Credit quality, liquidity, tax treatment, call provisions and other features can move a particular bond’s price at the same time.

Coupon rate, current yield and yield to maturity are different

Confusing these measures is a common reason the price-yield relationship seems contradictory.

Measure What it describes What happens when the market price changes
Coupon rate The stated annual interest rate applied to the bond’s face value. A $1,000 bond with a 3% coupon normally pays $30 per year, according to its terms. It normally stays fixed for the life of a fixed-rate bond.
Current yield The annual coupon payment compared with the bond’s current market price. It rises when the price falls and declines when the price rises, but it does not include the gain or loss from receiving face value at maturity.
Yield to maturity A return measure that incorporates the purchase price, all remaining coupon payments, repayment of principal and the time until maturity, assuming the issuer pays as promised. It adjusts as the market price changes and is the measure most often used to compare a bond’s return with prevailing yields.

A bond trading below its face value is said to be at a discount; one trading above face value is at a premium. TreasuryDirect’s pricing guidance summarizes the relationship this way: when yield to maturity is above a security’s stated interest rate, the price is below par; when the two rates are equal, the price is at par; and when yield to maturity is below the stated rate, the price is above par.

The SEC’s numerical example

The SEC’s fixed-income bulletin uses a Treasury example to show how repricing works. It starts with a $1,000 face-value bond paying a 3% coupon, with 10 years to maturity, trading at $1,000 when market rates are 3%. After one year, nine years remain.

Market-rate scenario after one year Illustrative price Remaining maturity Illustrative yield to maturity
Rates rise from 3% to 4% $925 9 years 4%
Rates fall from 3% to 2% $1,082 9 years 2%

In the rising-rate case, the buyer pays $925 for the right to receive the remaining coupons and $1,000 at maturity. The discount supplies enough additional return to bring the buyer’s yield to approximately 4%. In the falling-rate case, buyers accept a price of $1,082 because the bond’s 3% coupon is more generous than the new 2% market rate.

These figures are illustrations under the SEC’s stated assumptions, not a rule that every one-percentage-point rate change produces the same dollar or percentage move. The result depends on the exact cash-flow schedule, coupon, remaining maturity, payment frequency, credit risk, liquidity and other terms.

Why some bonds move more than others

Remaining time to maturity

Longer-maturity bonds generally have greater interest-rate sensitivity than otherwise similar shorter-maturity bonds. More of their cash flows arrive farther in the future, so a change in the rate used to value those payments has more opportunity to affect today’s price. A short-term bond with the same coupon and credit quality usually experiences a smaller percentage move when market yields change.

Coupon size

Holding maturity and other characteristics constant, a lower-coupon bond generally falls more in percentage terms when rates rise than a higher-coupon bond. The lower-coupon security returns less cash before maturity, leaving more of its value tied to the distant principal repayment. A higher coupon gives the owner more cash sooner, which tends to reduce sensitivity.

Creditworthiness and liquidity

Market yields are not limited to a government benchmark. Investors also demand compensation for the possibility that an issuer will miss payments and for the difficulty of trading a security. A deterioration in the issuer’s creditworthiness can push the price down even if benchmark rates are unchanged. A thinly traded bond may also show a larger spread between buyers and sellers or a sharper price adjustment when demand changes.

The SEC identifies credit and liquidity as bond risks but does not assign a universal percentage of an individual price move to each cause. To explain a real price change, examine both the interest-rate environment and the specific issuer and market for that bond.

Fixed-rate versus floating-rate design

The simple inverse explanation applies most directly to fixed-rate bonds. A floating-rate bond resets its coupon periodically against a benchmark, so its payment can adjust as market rates change. Its value still depends on the reset formula, timing, credit quality, liquidity, caps, floors and other provisions. It should not be assumed to behave exactly like a fixed-rate security.

What a price decline means for an investor

Holding an individual bond to maturity

If an investor holds an individual bond until its maturity date and the issuer meets its obligations, the investor is scheduled to receive the stated interest payments and the face-value principal repayment. The market quote may fall during the holding period without changing those contractual amounts.

That does not make the investment risk-free. The issuer could default, inflation could reduce the purchasing power of the payments, and holding the bond means giving up the option to sell and use the money elsewhere. A government guarantee of timely interest and principal under its terms is not a guarantee of the resale price before maturity. The SEC explicitly warns that the government does not guarantee the market price or value of a bond sold before it matures.

Selling before maturity

An investor who sells early receives the price available in the market at that moment. If rates have risen, that price may be below the purchase price or below face value, turning the decline shown on a statement into a realized loss. If rates have fallen, the sale may produce a gain instead. Brokerage costs, bid-ask spreads and taxes can further affect the net result.

Bond funds are different

A bond fund or exchange-traded fund owns a portfolio rather than one bond with a single maturity date. Its share price can rise and fall as holdings mature, are replaced and are bought or sold. A fund investor does not personally receive the face value of one share on a specified maturity date in the way an owner of an individual bond may, subject to the issuer’s ability to pay.

How to analyze a bond-price move

  1. Identify the security’s rate structure. Determine whether the coupon is fixed or resets periodically. The fixed-cash-flow rule is the clearest starting point for a fixed-rate bond.
  2. Compare the relevant market yield. Look at yields for securities with similar maturity, credit quality, currency and tax treatment rather than relying on a broad headline rate.
  3. Check remaining maturity. Longer remaining terms generally imply greater sensitivity to a change in rates.
  4. Compare the coupon with the market yield. A coupon below current comparable yields usually requires a discount; a coupon above them can support a premium.
  5. Review issuer credit and trading liquidity. New credit concerns or a lack of buyers can depress the price independently of benchmark-rate changes.
  6. Read special terms. Call or put rights, floating-rate resets, caps, floors, payment frequency and tax features can alter the valuation.
  7. Decide whether the relevant outcome is a sale or maturity. An early sale locks in the market price; holding to maturity leaves the contractual payment schedule in place, provided the issuer performs.

Common misunderstandings

“A falling price means the issuer stopped paying.”

No. Price is the amount another investor would pay today. It can decline because new bonds offer better yields even while the issuer continues making every scheduled payment.

“A one-point rise always causes the same percentage loss.”

No. The SEC’s $1,000-to-$925 illustration is tied to a particular 3% coupon, nine years remaining after one year and other stated assumptions. Different coupons, maturities, payment schedules and risk levels produce different results.

“Coupon rate and yield are interchangeable.”

No. The coupon is set by the bond contract. Yield to maturity reflects the price paid and all remaining cash flows. Two bonds can have the same coupon but different yields because they trade at different prices or have different maturities and risks.

“The inverse relationship applies identically to every bond.”

No. It is the clearest rule for fixed-rate bonds with otherwise comparable features. Credit events, liquidity changes and floating-rate resets can offset, amplify or obscure the effect of a benchmark-rate move.

Why the inverse relationship matters

For a buyer, a higher market yield can create an opportunity to purchase existing bonds at a discount. For an existing holder, the same rate increase creates a mark-to-market decline and can make selling before maturity costly. The practical question is therefore not simply whether rates rose, but which cash flows remain, what yield comparable securities offer, how long the bond runs, and whether the investor plans to sell or hold through maturity.

Understanding those links turns a confusing quote into a straightforward comparison: fixed payments stay fixed, the market price changes, and the resulting yield moves toward the return investors can obtain elsewhere for comparable risk.
