The Lightning Network, Explained: How Bitcoin Scales for Payments

The Lightning Network routes Bitcoin payments through funded channels, reducing the need for an on-chain transaction for every transfer while preserving on-chain settlement.

The Lightning Network lets people make repeated Bitcoin payments through channels without recording every payment as a separate Bitcoin blockchain transaction. Participants fund channels on-chain, update balances off-chain, and can later settle on Bitcoin—including by closing a channel unilaterally. Connected channels can also route a payment between people who do not share a direct channel.

How Lightning payments work

A Lightning channel is a Bitcoin-backed balance between two participants. They first use a Bitcoin transaction to fund the channel. After that, they can agree to updated allocations of the channel’s funds without broadcasting each change to the blockchain. The latest agreed state provides the basis for settling the channel on Bitcoin if the participants stop using it.

A channel’s total capacity is not the same as the amount either participant can send in a particular direction. The channel tracks balances for its two participants, and those balances determine how much can move each way. The Lightning Network overview describes the channel and on-chain settlement design; Lightning Labs’ channel types guide explains capacity, balances, and channel closure.

How a payment reaches someone without a direct channel

If the payer and recipient do not have a channel between them, the payer’s node can try to route the payment through connected channels. Each forwarding node passes the payment to the next channel and may charge a fee. Time-locked contracts make a multi-hop payment contingent across the route, so the linked transfers either complete as intended or can be unwound rather than leaving a middle node with an unfulfilled leg. The channel network therefore extends the reach of individual channels without requiring every pair of users to open a direct one. The Lightning Network overview describes routed payments and their settlement mechanism.

Bitkey Bitcoin Hardware Wallet, No Screen - Self-Custody, No Seed Phrase
  • BITCOIN EXCLUSIVE, PHONE VERIFICATION: Bitkey is designed from the ground up exclusively for bitcoin — a dedicated hardware wallet for secure bitcoin storage. Approve transactions with a tap using your phone and NFC. No device screen is required.
  • SELF-CUSTODY, NO EXCHANGE OR CUSTODIAN REQUIRED: You hold two of the three keys in the Bitkey system – one on your phone and one on your Bitkey device. The third is stored on Bitkey’s server and cannot move your bitcoin on its own.
  • NO SEED PHRASE: Set up and use Bitkey without creating or storing a seed phrase.
  • 2-of-3 MULTISIG: Three keys are stored separately across your phone, Bitkey device, and Bitkey’s server. Any two keys are required to move your bitcoin.
  • BUILT-IN RECOVERY: Encrypted backup and recovery tools can help you regain access if you lose your phone or Bitkey device. You can also designate a Recovery Contact.

To choose a route, a node uses information about public channels and their advertised fee policies. That information does not reveal the exact balance distribution inside each channel, so a route that appears connected on the public graph may not have enough funds available in the required direction. Lightning Labs’ payment-routing guide explains route selection and this visibility limit.

Why a Lightning payment can fail

Liquidity is the ability to move funds through channels. It is directional: a channel can have enough total capacity for a payment while lacking enough balance on the side that needs to send it onward. Because channel balances are not published in the public graph, a payer’s node may not know in advance whether every hop can carry the payment. Lightning Labs’ liquidity guide describes how funds move through channels.

Public graph information can also be incomplete or stale. Nodes learn about public nodes and channels through gossip messages that include reachability and fee-policy information, but there is no single consensus view of the entire graph; different nodes can hold different views. Lightning Labs’ gossip guide explains how that information is shared.

  • A route may lack enough funds in the payment’s direction at one of its hops.
  • The sender’s node may be working from incomplete or out-of-date information about public channels or fees.
  • A route’s fees may make it unattractive to the sender’s node.

A failed route does not necessarily mean the recipient is offline or that the network has no path at all; it can mean the attempted path could not carry the payment under its current liquidity and fee conditions.

How Lightning fees are set

Lightning has no single universal fee. Routing nodes set their own policies, which commonly combine a fixed base fee with a proportional fee based on the payment amount. The payer’s node considers those policies when choosing a route, so the cost can vary from one payment or path to another. Lightning Labs’ channel-fees guide explains base fees, proportional fees, and the incentives behind them.

Fees affect whether a route is worth using. A higher fee can make a path unattractive; a fee that is too low may not adequately compensate a node for committing funds and can contribute to imbalanced liquidity. The fee policy belongs to the routing node, not to one network-wide pricing schedule.

What inbound liquidity means

Inbound liquidity is the capacity available for funds to arrive at a user through a channel. Someone who wants to receive Lightning payments may need a channel whose balance allows funds to flow toward them. An LSP, or Lightning Service Provider, may help by opening a channel that provides inbound capacity or by swapping funds between on-chain and off-chain Bitcoin.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Using an LSP can reduce the amount of channel management a user has to do, but provider arrangements are not all alike. Lightning Labs’ LSP guide says providers may charge to cover mining fees and capital costs, and discusses non-custodial service as an ideal alongside constructions intended to protect funds. Those points do not establish that every provider has identical custody protections. Before using a named service, check its current terms, who controls the funds, what fees apply, and how funds can be recovered or a channel closed.

What Lightning does—and does not—hide

Lightning uses onion routing to limit what intermediaries learn about a payment’s route. A forwarding node can see the channel it receives the payment through and the next channel it is asked to use, rather than the complete route; the recipient sees the final hop. Lightning Labs’ pathfinding guide describes this routing privacy.

This is not a blanket anonymity guarantee. Onion routing limits route visibility for intermediaries; it does not establish that every detail of every Lightning payment is private or that users cannot be identified by other means.

Does Lightning still use the Bitcoin blockchain?

Yes. A channel needs an on-chain funding transaction, and its participants can later settle it on Bitcoin. Either participant can initiate a unilateral on-chain close without the other’s cooperation, according to Lightning Labs’ channel types guide. Lightning avoids requiring a separate blockchain transaction for each payment made within an open channel; it does not eliminate on-chain transactions for channel funding or settlement.

What to consider when choosing how to use Lightning

Someone managing channels directly and someone using an LSP-supported wallet may face different responsibilities. The right fit depends on how much control and channel management the user wants, whether they need inbound capacity, and the costs and recovery arrangements involved. Evaluate:

  • Custody: Who controls the funds, and what happens if the service or channel becomes unavailable?
  • Liquidity management: Does the user need to monitor channel balances and arrange capacity themselves?
  • Receiving payments: Is there enough inbound capacity for the amounts and frequency expected?
  • Costs: What provider fees, routing fees, and on-chain transaction costs may apply?
  • Reliability: Are routes likely to work for the user’s payment pattern, given directional liquidity?
  • Exit and recovery: Can the user close a channel or recover funds without relying on a provider’s cooperation?

Lightning is a way to scale Bitcoin payments by moving repeated balance updates off-chain while retaining Bitcoin transactions as the channel’s funding and settlement mechanism. Its practical performance for a particular payment depends on usable routes, directional liquidity, routing policies, and the user’s channel or service setup.
