Use def when the function needs multiple steps, a meaningful name, reuse, annotations, or logic that is difficult to understand inline. Both create function objects that can be called or passed as callbacks; the difference is mainly what each syntax lets you express and how clearly it communicates intent.
How lambda and def differ
A lambda expression creates an anonymous function with one expression as its body. A def statement defines a function with a name and a body made up of statements. In a def body, use return to send a value back to the caller.
The Python 3.14.7 language reference describes lambda as a shorthand for a simplified function definition and notes that def is more powerful because it allows multiple statements and annotations. See the lambda expression reference and function definition reference.

When to use lambda
Choose lambda when a callback is brief enough to understand immediately and is useful close to where it is passed. A sort key is a common example:

The function takes each pair and returns its second item, which sort uses as the key. The Python 3.14.8 tutorial demonstrates this inline-callback pattern; its lambda expressions section also explains that lambda bodies are syntactically restricted to a single expression.

sorted(words, key=lambda word: word.lower())
Here the expression makes the callback’s job apparent without requiring a separate definition.
When to use def
Use def when the function is more than a small expression, when readers need a name to understand its role, or when it will be reused. A multi-step operation also belongs in a named function:

This function cleans a name, handles an empty result, and formats the remaining text. Those statements cannot be placed in a lambda body.
A name can also document a callback’s purpose and make it easy to pass around or test independently:

Defining a function with def does not prevent using it as a callback: both syntaxes produce function objects that can be passed to other functions.
A practical decision rule
Ask whether a reader will understand the function at the point where it is used. If it is one obvious expression and used inline, lambda can keep the callback beside its use. If the function needs a sequence of steps, control flow, annotations, a reusable interface, or an explanatory name, choose def.

If you find yourself writing sort_key = lambda record: ... only to give the function a lasting name, prefer a def sort_key(...): definition. This is a readability choice, not a claim that either form is universally faster. The reviewed official Python documentation does not establish a general performance winner.
Why a complicated lambda is a warning sign
A lambda is not automatically clearer just because it is shorter. Nested conditions or dense expressions can make readers work harder to identify what the callback does. The Python 3.10 Functional Programming HOWTO advises against overly complicated lambdas and shows how to replace one with a named function. For current syntax, rely on the Python 3.14.7 language reference; the HOWTO is useful for its readability guidance.
