Market capitalization is only the market’s current price for a company’s equity. To investigate whether that price is sensible, combine the share price with the company’s earnings, sales, cash flow, debt, cash, reinvestment needs, growth prospects and risk. A repeatable process uses company filings, business-appropriate multiples, comparable companies and—when the assumptions can be supported—a discounted-cash-flow estimate. No single ratio establishes that a stock is cheap or expensive.
What market capitalization measures—and what it leaves out
Market capitalization is calculated as the current public market price per share multiplied by the total number of outstanding shares. It is the market value of the company’s equity at that moment. If a company has 100 million shares trading at $20, its market capitalization is $2 billion.

That figure does not include the claims of lenders, the cash on the balance sheet, the profitability of the operations, the cash the business may generate in the future, or the assumptions investors are making about growth and risk. Two companies can have the same market capitalization while having very different debt balances, margins, capital requirements and prospects.

Valuation work therefore asks a broader question: what financial claims and future benefits are represented by today’s price? The answer depends on the measurement date, the accounting numbers selected and the model used to interpret them.

How to begin: fix the scope and measurement date
Before opening a spreadsheet, define exactly what is being measured. This prevents a common error: comparing a current share price with financial results from an incompatible period or mixing share classes and currencies.
- Identify the issuer and security. Record the legal company name, ticker, exchange and share class. Different classes can have different prices, voting rights and share counts.
- Set a valuation date. Write down the date and closing price used. Label every multiple as of that date; market prices change continuously.
- Choose the reporting periods. Note the latest annual and interim periods available on that date. A trailing twelve-month figure, a fiscal-year figure and a next-year forecast are not interchangeable.
- Keep the currency consistent. Convert prices, financial statements and peer data into one currency, and record the exchange-rate date and convention.
- Record the share count definition. Distinguish basic shares from diluted shares, and check whether options, restricted stock or convertible securities could materially change the denominator.
A short header in your worksheet—company, share class, currency, price date, fiscal year-end and data cut-off—makes later comparisons auditable.
Read the company’s filings before using a ratio
Public companies generally file annual and quarterly reports. Those filings are the primary source for revenue, earnings, cash flow, debt, cash, share counts, segment results and management’s explanation of changes. Start with the income statement, balance sheet, cash-flow statement and the notes, then read the management discussion for causes rather than relying on a data-screen headline.
Check whether reported results contain discontinued operations, acquisitions, restructuring charges, asset impairments, litigation costs or unusually high or low tax expense. A ratio based on an abnormal year can give a precise-looking but misleading answer.
Companies often publish “adjusted,” “underlying” or “non-GAAP” earnings. These measures may help explain operating trends, but the definitions are company-specific. Reconcile each adjustment to the reported figure, ask whether the item is genuinely unusual, and use the same definition for every company in a comparison. Do not call EBITDA cash flow: it excludes, among other things, changes in net working capital and several cash costs.

How do you value a stock? Choose a metric that fits the business
A valuation multiple is a relationship between a price or value and a financial measure. It is not a verdict by itself. The denominator must be economically meaningful, measured over a clearly labeled period and compared with an appropriate benchmark.
| Lens | Typical calculation | Useful when | Important limitations |
|---|---|---|---|
| Price-to-earnings (P/E) | Share price ÷ earnings per share | Profit is positive and reasonably representative | Negative or volatile earnings make the ratio meaningless or unstable; trailing and forward versions answer different questions |
| Price-to-sales (P/S) | Market capitalization ÷ revenue, or price ÷ sales per share | Revenue is measurable but earnings are absent or distorted | Says little about margins, costs or the cash needed to turn sales into profit |
| Price-to-book (P/B) | Share price ÷ book value per share | Balance-sheet assets and liabilities are a meaningful proxy for economic value | Accounting values may diverge from economic values, especially in intangible-heavy businesses |
| Price-to-cash-flow | Price or equity value ÷ a stated cash-flow measure | Cash generation is more informative than accounting earnings | Operating cash flow, free cash flow to equity and earnings plus noncash charges are different measures |
| EV/EBITDA | Enterprise value ÷ EBITDA | Comparing operating businesses with different financing structures | EBITDA omits capital expenditure, working-capital investment, interest, taxes and other cash demands |
| EV/sales or another EV multiple | Enterprise value ÷ revenue, operating cash flow or another company-level measure | Equity earnings are not comparable because leverage or profitability differs | The numerator and denominator must both be enterprise-level and consistently defined |
P/E: connect the equity price to earnings
P/E divides the current stock price by earnings per share (EPS). A trailing P/E uses already reported earnings; a forward P/E uses an estimate for a future period. Label which one you use and identify who produced a forecast if it is not company guidance.

A one-time gain, a cyclical peak, a newly acquired business or a sharp change in share count can make EPS unrepresentative. If EPS is negative, the usual P/E is not economically interpretable; do not replace it with a negative “multiple” and treat that as a ranking.
P/S: useful for early or low-profit businesses, incomplete on its own
Sales are less affected than earnings by some cost and accounting choices, so P/S can provide a common starting point when a company is not yet profitable. It does not tell you whether a dollar of sales produces a high-margin product, a low-margin commodity or a cash drain. Compare margins, customer acquisition costs, retention and reinvestment alongside the sales multiple.
P/B: ask whether book value describes the assets
P/B compares the share price with accounting book value per share. It can be informative for businesses whose assets and liabilities are recorded close to economic value. It is less revealing when value comes mainly from internally developed software, brands, networks, data or human capital that accounting rules do not fully place on the balance sheet.

Price-to-cash-flow: define “cash flow” precisely
Operating cash flow includes cash generated by operations before some investing decisions. Free cash flow to equity (FCFE) is cash available to equity holders after operating needs, investment and financing effects are considered. “Earnings plus noncash charges” is another shortcut, not a substitute for a cash-flow statement. Put the exact definition and period in the spreadsheet title so two apparently similar multiples cannot be mixed.
Do these 3 things before closing this tab:
1Fix the driver behind crashes, sound loss and screen glitches2Clear out junk files and repair common Windows errors3Scan for outdated or missing drivers - takes under a minuteWhen enterprise value is the better comparison
Price multiples focus on equity. Enterprise value (EV) attempts to represent the value attributable to all major capital providers and is commonly built from market capitalization plus debt and other debt-like claims, minus cash and cash equivalents, with the exact treatment documented. Because EV incorporates financing differences, EV/EBITDA or EV/sales can be more comparable than P/E when one company is heavily leveraged and another is not.
Use an enterprise-level numerator with an enterprise-level denominator. Pairing EV with equity-only earnings, or market capitalization with EBITDA before considering debt, produces an internally inconsistent multiple. Also examine leases, preferred stock, minority interests and restricted cash where they are material; the source’s convention should be stated rather than silently assumed.
EV/EBITDA is an operating comparison, not a measure of distributable cash. EBITDA omits capital expenditure, working-capital changes, interest and taxes. A capital-intensive company and an asset-light company can show the same EV/EBITDA while leaving very different amounts for shareholders.
What is a stock’s intrinsic value?
Intrinsic value is an estimate of what an asset is worth based on the future economic benefits it can produce, rather than simply the price at which it trades. A discounted-cash-flow (DCF) model translates expected future cash flows into a present value by discounting them for time and risk. It is a framework for making assumptions explicit, not an observed fact.

Build a DCF in a traceable sequence
- Select the cash-flow claim. FCFF is cash available to all capital providers and is discounted at a weighted average cost of capital. FCFE is cash available to common equity and is discounted at a required equity return. A dividend-discount model is appropriate only when dividends are a meaningful representation of distributable cash.
- Establish the base year. Start with reported cash flow and reconcile unusual working-capital movements, acquisitions, asset sales and other one-time items.
- Forecast operating drivers. Model revenue growth, margins, taxes, working capital, capital expenditure, depreciation and other reinvestment needs. Tie each assumption to the company’s economics rather than applying a single growth rate to every line.
- Choose the discount rate. Document the risk-free-rate date, equity-risk assumptions, capital structure and any company-specific risk adjustment. A small rate change can have a large effect on a long-duration business.
- Calculate terminal value. A perpetual-growth method assumes a stable growth rate after the forecast period; an exit-multiple method assumes a future valuation multiple. State why the terminal assumption is plausible and test it against alternatives.
- Convert enterprise value to equity value when necessary. For an FCFF DCF, subtract debt and other claims and add excess cash using the same definitions as the EV calculation. Divide by the appropriate diluted share count.
- Run scenarios and sensitivities. Show combinations of growth, margin, reinvestment, discount rate and terminal assumptions. Report a range or a probability-weighted set of cases when uncertainty is material rather than presenting one spurious point estimate.
FCFF and FCFE are calculated from financial information; they are not available in exactly the same direct form as a declared dividend. The model’s output is therefore only as credible as its definitions, forecast and discount-rate choices.
A simple illustrative calculation
Suppose an analyst estimates FCFE of $80 million next year for a hypothetical company, growing 6% annually for four years, then 3% indefinitely. If the required equity return is 10%, the analyst discounts each forecast cash flow and the terminal value at 10%, adds them, and divides the resulting equity value by the diluted share count. If the share count is 40 million, the implied value per share is the calculated equity value divided by 40 million—not the company’s market capitalization divided by a different, basic share count.
This example demonstrates the mechanics, not a forecast for any real issuer. Changing the 10% discount rate, the 6% growth rate, the 3% terminal growth rate or the share count changes the result. Display those sensitivities next to the base case.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone. How do I compare a stock’s valuation with similar companies?
Start with economic similarity, not a ticker list. A useful peer set generally shares a business model, customers, geography, revenue drivers, profitability profile and growth or risk characteristics. A company may be compared with a direct competitor, a broader industry, a sector index, an overall market index or its own historical multiples, but each benchmark answers a different question.
| Comparison axis | Questions to document |
|---|---|
| Business model and industry | Do the companies sell comparable products, have similar customers and face similar regulation? |
| Growth and profitability | Are revenue growth, gross margin, operating margin and return on invested capital similar? |
| Leverage and liquidity | Do debt maturities, interest costs, cash balances or lease obligations alter equity risk? |
| Cash conversion and reinvestment | How much of reported profit becomes operating cash, and how much must be reinvested in inventory, receivables or capital expenditure? |
| Reporting period | Are the multiples trailing, forward or based on different fiscal year-ends? |
| Accounting and one-time items | Are revenue recognition, stock compensation, impairments or restructuring costs treated consistently? |
| Share-count changes | Have buybacks, dilution, convertibles or employee awards changed per-share results? |
| Model sensitivity | Would a modest change in growth, margins or the discount rate materially change an intrinsic-value estimate? |
A higher multiple may be rational if a company has faster growth, stronger margins, lower risk or better cash conversion. A lower multiple may reflect leverage, cyclical peak earnings, weak reinvestment returns or a business-specific risk. The comparison should explain these differences instead of labeling the highest or lowest number as automatically wrong.

Why valuation methods disagree
A relative multiple asks how the market prices one company compared with a benchmark. A DCF asks what a set of future cash-flow assumptions is worth today. They can disagree without either calculation being arithmetically wrong.
When they diverge, write down what must be true for each result to hold. A low P/E may require earnings to remain at an unusually high cyclical level. A high P/S may be reasonable only if margins expand and reinvestment remains efficient. A DCF premium may depend on years of rapid growth and a low discount rate. The purpose is not to average incompatible outputs mechanically, but to identify which assumptions deserve further investigation.
CFA Institute’s 2026 curriculum describes valuation as fallible: “Valuation is a fallible discipline, and any method will result in an inaccurate forecast at some time.” Using multiple suitable models is a way to expose uncertainty, not a guarantee of accuracy.

- Using market cap as the value of the whole business. Add debt, subtract cash and select an enterprise-level denominator when the comparison concerns operations.
- Mixing dates. Match the price date, share count and financial period; label every trailing, annualized and forecast figure.
- Comparing incompatible peers. Remove companies with materially different business models or explain the economic adjustment instead of treating them as interchangeable.
- Ignoring dilution. Use diluted shares when options, restricted stock or convertibles can affect per-share value.
- Treating EBITDA as free cash flow. Review working-capital investment, capital expenditure, taxes, interest and leases before drawing a cash conclusion.
- Accepting adjusted earnings without reconciliation. Bridge adjusted figures to reported results and test whether excluded items recur.
- Using P/E with negative or abnormal earnings. Switch to a better-supported measure, such as sales or an enterprise-value metric, while analyzing the path to sustainable profitability.
- Hiding DCF uncertainty. Publish sensitivity tables or scenarios for growth, margins, reinvestment, discount rate and terminal value.
- Confusing a model with a fact. Mark every forecast, peer estimate and intrinsic-value output as an assumption-dependent estimate.
A practical worksheet for a repeatable valuation review
- Header: company, security class, currency, valuation date, fiscal year-end and source filing dates.
- Capital structure: basic and diluted shares, market capitalization, debt by type, lease obligations where material, cash and other claims.
- Operating history: at least the available annual and interim revenue, margins, EPS, operating cash flow, capital expenditure and working-capital figures, with one-time items marked.
- Metric panel: trailing and forward P/E when meaningful, P/S, P/B, the precisely defined price-to-cash-flow ratio, EV/EBITDA and any other business-appropriate multiple.
- Peer panel: each company’s period, currency, share-count convention, operating profile and reason for inclusion.
- Intrinsic-value panel: FCFF or FCFE definition, forecast drivers, discount rate, terminal method, net-debt bridge and sensitivity grid.
- Decision log: record which assumptions are supported by filings, which are estimates, what would invalidate the comparison and what new disclosure would change the conclusion.
The final output should be a range of plausible interpretations and the conditions behind them, not a declaration based on one multiple. Company filings provide the raw information; the analyst still has to judge relevance, quality and consistency.
Special case: IPO valuation language
In an IPO context, the SEC’s investor bulletin says: “Valuation analyses, which can be conducted by underwriters or potential investors, attempt to value a company based on its revenues, customers, financial results and other metrics.” That description is specific to new offerings. For a listed company, the same inputs can inform analysis, but an IPO valuation also involves offering terms, dilution, lockups and other transaction details that are separate from a routine public-market multiple.
The Bottom Line
Go beyond market cap by fixing the date and share count, reading filings, selecting metrics that match the business, using enterprise value when financing differs, comparing genuinely similar companies and testing a transparent DCF when its assumptions are supportable. Treat every multiple and intrinsic-value output as an estimate whose meaning depends on its inputs.
