How to Evaluate AI Company Valuations Without Getting Lost in the Hype

A practical framework for judging an AI company’s valuation: verify its revenue, retention, cost to serve, capital needs and ability to earn returns on growth.

Evaluate an AI company by testing whether its growth can produce durable returns after the costs of serving customers and funding the business—not by applying a generic “AI multiple.” Start with what the company sells, verify the quality of its revenue, model its margins and capital needs, and then choose a valuation method that fits its maturity and economics.

How do I evaluate an AI company valuation?

Use the same sequence for a public company, a private startup or an investment opportunity. The evidence required will differ: private-company round terms and financials may not be public, so do not treat an announced valuation or a company’s own growth claims as independently verified results.

  1. Classify the business. Identify whether it develops models, provides infrastructure, sells applications, or combines those activities. Its position in the AI stack determines what drives its costs and capital requirements.
  2. Reconstruct revenue quality. Separate recurring, contracted, usage-based and project revenue where disclosures permit. Distinguish new-customer sales from expansion among existing customers, and check how the company defines ARR before treating it as durable recurring revenue.
  3. Test customer value and durability. Identify the customer task, buyer, measurable outcome and workflow dependency. Verify data rights, integration depth and quality controls rather than accepting “proprietary data” or an AI feature as proof of a moat.
  4. Estimate the full cost to serve and capital required. Include inference, cloud, human review, support, integration, training and infrastructure commitments as relevant to the business.
  5. Connect growth to returns. Assess whether growth can generate returns on invested capital that justify the money and resources required to achieve it. Then select a valuation method and relevant benchmarks.

First, identify the company’s layer in the AI stack

Business type Economic questions to investigate
Model developer How much does training require, and what will deployment and inference cost? Can the company monetize its models at a level that supports those costs?
AI application company What does it pay model providers or cloud suppliers as customers use the product? Can it maintain healthy margins at realistic usage levels?
Infrastructure provider How much capital is needed for capacity, and what constraints—such as power, land, supply or financing—could affect deployment and revenue timing?

These categories can overlap, but their economics are not interchangeable. Vista Equity Partners describes training as a fixed cost for a model builder and inference as a recurring variable cost for whoever runs a model. NVIDIA’s July 2026 10-Q identifies infrastructure access and financing as potential constraints on deployment and revenue timing; that supplier disclosure matters to a target only if the target depends on those resources. A software revenue multiple does not become a meaningful infrastructure benchmark simply because both companies use AI.

What metrics matter for an AI startup?

Metrics are useful when they explain what is driving growth and what it costs to sustain it. For a software company, net revenue retention (NRR) tracks the change in revenue from an existing customer group, including expansion and contraction; gross revenue retention (GRR) measures retained revenue before expansion offsets losses. Read both with cohorts, customer counts and seat counts rather than in isolation.

Revenue growth and retention

  • Separate new customer acquisition from expansion in existing accounts; inspect churn, renewals, pricing changes, seat counts and product-module adoption.
  • Break out AI-affected revenue from revenue that is not affected by AI where the company provides enough detail. PwC warns that expansion from AI add-ons can make NRR look strong while customers reduce seats in other products.
  • Check whether reported growth comes from ongoing product use or from one-off implementation work, bundled services, discounts or unusually high usage that may be expensive to support.
  • Where disclosures allow, distinguish bookings, recognized revenue and cash collected. Reconcile reported ARR with revenue and scrutinize the company’s definition of ARR.

High growth is not automatically high-quality growth. It may be costly to acquire, depend on a small number of customers, or require substantial spending to deliver. Do not claim a company has durable recurring revenue merely because it reports ARR.

Customer value and defensibility

Ask what changes for the customer, who authorizes the purchase, how the result can be measured and what would happen if the AI component were removed. More persuasive evidence of durability includes a product embedded in a repeatable workflow, customer-specific context, domain expertise, mission-critical integration and approved quality controls.

“Proprietary data” is a diligence question, not a moat by assertion. Establish who has rights to use it, whether it is genuinely unique, how it is kept current and whether a customer could export or reproduce the relevant context. An AI roadmap supports a valuation only when it improves a customer outcome or strengthens defensibility; a feature announcement by itself does not establish adoption, retention or pricing power. PwC recommends examining how a roadmap aligns with customer behavior and enhances the business’s moat.

How do inference costs affect an AI company’s margins?

Inference is a variable cost incurred as a model is used. As Vista Equity Partners puts it, “Inference is the variable cost incurred every time a model is used.” For an AI application, more customer activity can mean more value delivered, but also a larger bill for model and infrastructure use. A token price alone is not a sufficient estimate of gross margin.

Build a realistic cost-to-serve estimate

Estimate costs by workload, model, prompt and context size, output, retries and utilization where possible. Include human review, customer support, integration, cloud and model-provider charges. Calculate gross margin using realistic current and projected customer usage, not just a low-usage demonstration or an idealized prompt.

Then test whether routing work to different models, caching, smaller models, batching or product redesign could reduce cost without weakening the outcome customers pay for. Vista notes that the same workload can have dramatically different costs depending on architecture and that inference can become an important P&L item as agent usage scales. Treat that as a reason to examine a company’s actual usage patterns and architecture, not as proof that a particular company’s costs will fall.

Include capital and deployment constraints

For model developers and infrastructure businesses, separate training expense from deployment capital and examine capacity commitments, power availability, supplier concentration, utilization, depreciation and financing. NVIDIA’s July 2026 10-Q notes that land, power, data-center shells, capital and supply can affect deployment and revenue timing. Apply those risks to an individual company only where its actual dependencies support the comparison.

How should growth connect to valuation?

Revenue or earnings growth can destroy value if it consumes too much capital or earns less than the cost of that capital. A valuation case should explain how investment produces future returns, not just point to a large addressable market or a faster sales curve. As McKinsey senior partner Marc Goedhart says, “You really need to make sure that you combine the concept of profit—EBITDA, EBIT, or EBITA—with the amount of capital that’s being deployed.”

Match the method to the company’s maturity

  • Forecastable cash flows: A discounted cash flow or returns-based analysis can make the assumptions explicit: growth, margins, reinvestment, capital requirements and the expected return on that capital.
  • Profitable or mature businesses: Earnings and cash-flow measures may be more informative than a revenue multiple, particularly when capital demands are material.
  • High-growth businesses: Revenue multiples can help compare companies, but they are only one input. Read them alongside growth durability, gross margins, capital intensity and the path to cash generation.

The reviewed sources do not establish a universal correct multiple for AI companies. Any multiple should be treated as a comparison tool, not a valuation rule detached from business economics.

Make comparisons like-for-like

Use the same as-of date and check business model, scale, growth, margin profile, geography, accounting period and capital requirements before comparing public companies or transactions. Keep application software, model developers, chip and data-center suppliers, and services businesses distinct unless you explain why the comparison is meaningful. For a pair of real alternatives, compare the same set of evidence: business layer and revenue model; source of growth; gross and net retention by cohort; gross margin after inference and human oversight; capital intensity and infrastructure dependencies; workflow depth and data rights; and valuation against revenue, earnings or cash flow appropriate to the company’s stage.

Are AI companies overvalued?

Market funding and valuation activity can show how much enthusiasm and capital are in the sector at a particular time. They cannot establish the fair value, commercial traction or likely returns of an individual company. The reported figures below come from different datasets and definitions, so they are context for their stated periods—not a continuous series or a basis for adding them together.

USD 258.7 billion in 2025, about 61% of total global VC investment value OECD, 2026, using OECD.AI analysis of Preqin data; estimated global venture investment into AI firms under the OECD’s firm-classification method. Shows the scale of venture investment under that definition. OECD cautions that investment is cyclical and past trends do not guarantee future outcomes.

45% of venture-capital market value PitchBook and NVCA, Q1 2026 Venture Monitor; data as of March 31, 2026. Describes AI companies’ share of VC market value in that report. Its observation that AI companies progress through the early venture lifecycle at higher rates and valuation step-ups than non-AI companies is market context, not a success guarantee for any one firm.

Funding totals are not company sales, and sector-wide investment is not evidence that a particular product has product-market fit. To judge whether a company is overvalued, examine its own financials, round terms or public filings, and compare them with businesses that share its economics at the same valuation date.
