Multiply by 100 for a percentage. If $10,000 becomes $14,000 over five years, the annualized compounded return is about 6.96% a year.
That number is meaningful only when the period, dividend treatment, benchmark type, fees, taxes, currency and inflation basis are visible. A fair index comparison uses the same dates and a benchmark representing the same kind of market exposure. The process below shows how to calculate the rate, check the assumptions and present an apples-to-apples result.

What an annualized return tells you
An annualized return is the constant compound rate that would turn a starting value into an ending value over a defined period. It converts growth over several months or years into a per-year figure that can be compared with another investment or an index.

It is a mathematical equivalent, not a description of what happened in each calendar year. An investment could have fallen sharply, recovered, and finished at the same endpoint as a smoother investment. Both would have the same annualized result if their beginning value, ending value and elapsed time were identical.

Annualized return is often called a compound annual growth rate. It differs from a cumulative return:
- Cumulative return is the total percentage change from the start to the end of the interval.
- Annualized compounded return is the constant per-year rate that produces that cumulative change when compounded for the stated duration.
A multi-year annualized rate does not mean the portfolio earned that rate every year. It also does not forecast the next year. Investor education material from the SEC warns that “past performance does not necessarily predict future results.”
The annualized-return formula
For a single beginning amount and a single ending amount, use:
Annualized return = (E / B)^(1 / t) − 1
- B is the beginning value.
- E is the ending value.
- t is elapsed time in years.
Multiply the result by 100 to display a percentage. If the ending value is lower than the beginning value, the result is negative. Keep the original sign; do not describe a loss as a positive annualized rate.
The equivalent relationship used in SEC-filed fund performance disclosures is P(1 + T)^n = ERV. Here, P is the initial payment, T is the average annual total return, n is the number of years and ERV is the ending redeemable value. Rearranging it gives T = (ERV / P)^(1 / n) − 1.
What the formula assumes
The endpoint formula assumes that the beginning and ending figures are comparable and that any distributions included in total return have been handled consistently. It does not describe deposits, withdrawals or the path between the endpoints. If you added or removed substantial money during the interval, a simple beginning-to-ending ratio can attribute your cash-flow timing to the investment. In that situation, record the cash flows separately and use a cash-flow-aware return method rather than presenting the endpoint calculation as the complete performance result.
Worked example: $10,000 growing to $14,000
Suppose a hypothetical investment starts at $10,000 and ends at $14,000 after five years:
- Divide the ending value by the beginning value:
14,000 / 10,000 = 1.4. - Raise 1.4 to the power of
1 / 5:1.4^(1/5). - Subtract one.
- Convert to a percentage.
The result is approximately 6.96% per year, compounded. The cumulative gain over the whole interval is 40%, while 6.96% is the annualized equivalent. The example is purely mathematical; it is not an observed market return or an investment result.

How to calculate it step by step
1. Define the exact measurement window
Write down the valuation date for the beginning value and the valuation date for the ending value. Use the same time of day or pricing convention when that matters, and do not silently substitute month-end values for daily values. State whether the interval includes the first date, the last date or a provider’s published period convention.
2. Collect comparable values
Use values in the same currency and with the same treatment of distributions. Decide whether the investment figures are market values, redeemable values or account values after transaction costs. An index level must be taken from the corresponding index series, not from a different version with another return basis.
3. Measure elapsed time in years
For a whole number of years, t is straightforward. For a shorter or irregular interval, convert the actual elapsed time into a fraction of a year under a stated day-count convention. There is no universal convention for every asset and context. For a fund-versus-index comparison, use the convention applied by the cited fund and index data and disclose it.

Enter the beginning value, ending value and years in a calculator or spreadsheet:
=((EndingValue/BeginningValue)^(1/Years))-1
Format the result as a percentage. Keep enough decimal places during the calculation and round only the displayed answer. Rounding the input values first can create a small difference, especially over short periods.
5. Label the result completely
A useful label includes the annualized rate, the start and end dates, the currency, whether it is nominal or inflation-adjusted, and whether distributions were reinvested. For example: “6.96% annualized compounded return, $10,000 to $14,000, five years, nominal dollars, distributions reinvested.” Do not call a price-only result a total return.
Handling periods that are not whole years
If an investment was held for 18 months, 500 days or another non-integer interval, do not round the duration to two years or one year. Use the actual elapsed time as a fraction of a year. The result depends slightly on the day-count convention, so name it alongside the answer.

For example, if a provider defines a year using its published daily convention, use that convention for both the investment and the benchmark. If the investment record uses one convention and the index record uses another, the comparison can contain a timing difference unrelated to performance. When the providers do not state a common convention, disclose the conventions separately instead of implying that the figures are perfectly aligned.

How to compare your return with an index
A benchmark comparison is useful only when it compares similar exposures and methods. The SEC’s investor guidance puts the principle plainly: “The choice of an appropriate benchmark is important in evaluating performance because it is important to compare apples to apples.” Use this sequence.
1. Match the start and end dates
Calculate the investment and index over exactly the same dates and elapsed duration. If the investment is valued at the close on one date, use the index value from the corresponding close rather than a nearby date. For a broader view, show more than one window that covers different market conditions. Selecting only the interval that makes the investment look best is cherry-picking.
2. Select the right index series
Choose a benchmark that represents the investment’s market segment, asset type and strategy. A broad domestic stock index may be unsuitable for a portfolio concentrated in bonds, international shares, small companies, commodities or a particular sector. Explain why the chosen index is a reasonable proxy and identify any important exposures it does not represent.

A price index measures changes in quoted prices. A total-return index includes the reinvestment of distributions such as dividends. The SEC filing describing the S&P 500 Total Return Index states that it reflects stock-price movements and reinvestment of dividend income, unlike the price-only version.
If your investment return includes dividends or capital-gain distributions, compare it with a total-return index or adjust both series to the same basis. If distributions were paid out and not reinvested, say so. A price-only benchmark will otherwise make an income-producing investment look weaker for a reason created by methodology rather than by the strategy.
4. Keep costs and taxes visible
Fees and expenses reduce what an investor receives. Your investment figure may be net of fund expenses, trading costs, advisory charges or account fees, while an index level generally does not deduct the costs of buying, holding and administering an investable fund. Some index products have their own expense ratio and tracking difference.
State whether each figure is gross or net of expenses. Identify commissions, management fees, platform charges and other costs that are included or excluded. Taxes also differ by account, investor and jurisdiction. A taxable account, a tax-advantaged account and an index data series are not automatically comparable after tax. If you cannot model the investor’s tax position, present pre-tax results and say that taxes are excluded.
5. Match currency and inflation treatment
Report the currency used for both values. If one series is converted from another currency, state the exchange-rate source and conversion dates. A currency move can materially change the investor’s result even when the underlying assets do not change in local-currency terms.

Also state whether the figures are nominal or inflation-adjusted. Nominal annualized return is the observed change in the stated currency. An inflation-adjusted, or real, return removes the effect of changing purchasing power. Do not compare a nominal investment figure with an inflation-adjusted index figure.
6. Show the assumptions beside the result
A compact comparison should identify the dates, elapsed-time convention, return basis, distribution treatment, costs, taxes, currency and inflation basis. Readers should be able to reproduce the calculation without guessing which series or assumptions you used.
| Comparison item | Investment record | Index record | Why it matters |
|---|---|---|---|
| Dates and duration | Beginning and ending valuation dates | The same beginning and ending dates | Different windows can include different market moves. |
| Return basis | Price change or total return | Price index or total-return index | Distributions must be treated consistently. |

Why cumulative and annualized results can look different
A 40% cumulative gain over five years is not a 40% annual return. Annualization compounds the rate over the actual duration. Conversely, a negative cumulative result can still be expressed as a negative annualized rate that allows comparison with other intervals.
Annualization also hides the sequence of returns. Two investments can have the same endpoint and annualized rate while having very different volatility, drawdowns and year-by-year outcomes. When annual data is available, show the sequence of annual returns or a volatility measure alongside the annualized number. This gives the reader information about the path that the endpoint formula cannot provide.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone. How distributions affect the calculation
Dividends and capital-gain distributions are part of an investor’s total return. If they are reinvested, the ending value should reflect the reinvested shares or the corresponding total-return series. If they are taken as cash, include the cash received in the ending wealth measure if your goal is to calculate total wealth growth.
Do not mix a fund’s reinvested-distribution return with a price-only index. Likewise, do not assume that an index’s published level represents the return an investor could earn after taxes, trading costs and product expenses. The series’ methodology must be stated before interpreting the percentage.
How funds commonly present annualized performance
SEC-filed fund disclosures commonly express average annual total return over standard reporting windows. One filing uses an initial payment of $1,000 in its example relationship, and another current filing shows one-, five- and ten-year reporting periods. These figures describe disclosure methods, not universal market returns.
When reading a fund table, check whether the ending value is an ending redeemable value, whether the calculation assumes reinvestment of dividends and distributions, and whether the stated return is before or after expenses. Use the same definitions when constructing your own index comparison.

Spreadsheet and calculator workflow
Single investment and benchmark
- Create columns for the beginning value, ending value, start date, end date and elapsed years.
- Calculate elapsed years using the chosen day-count convention and document that convention in a note.
- Calculate the investment rate with
=(EndingInvestment/BeginningInvestment)^(1/ElapsedYears)-1. - Calculate the index rate with the same formula, using index values from the same dates and the same elapsed years.
- Subtract the index annualized rate from the investment annualized rate to show the annualized difference in percentage points.
- Add columns describing price or total return, distribution reinvestment, fees, taxes, currency and inflation basis.
The difference is a relative comparison, not a guarantee that the investment will continue to outperform. Use percentage points when subtracting two percentage rates: for example, 8% minus 6% is a 2-percentage-point difference, not a 2% annual return.
Quality checks before publishing or relying on the result
- Confirm that both beginning values are measured at the same date and market close.
- Confirm that both ending values use the same date and pricing convention.
- Check that the investment and index use the same currency or a disclosed conversion.
- Verify whether dividends and other distributions are reinvested.
- Identify fees, expenses, taxes and withholding assumptions.
- Confirm that the benchmark represents the investment’s market segment and asset type.
- Record whether each figure is nominal or inflation-adjusted.
- Preserve the source’s day-count and index methodology notes.
Common mistakes and how to fix them
Using the arithmetic average of yearly returns
Adding annual percentages and dividing by the number of years does not produce the compounded endpoint rate. Use the beginning and ending values with the exponent based on elapsed years. If you want to describe the path, list each annual return separately rather than calling their arithmetic average an annualized compounded return.
Comparing unlike index versions
Comparing a dividend-reinvested portfolio with a price-only index omits income from the benchmark. Replace the price series with a total-return series, or remove distributions from the investment figure so both sides use the same basis.
Do these 3 things before closing this tab:
1Scan for outdated or missing drivers - takes under a minute2Clear out junk files and repair common Windows errors3Fix the driver behind crashes, sound loss and screen glitchesChanging the dates to improve the result
A favorable start date or end date can make a strategy appear stronger. Fix the dates in advance, show additional windows that cover different market conditions and disclose any partial-year convention.
Ignoring expenses
An index level is not automatically an investable return. Show whether your result is net of fund expenses and whether the benchmark is a theoretical index or an actual product after its expense ratio and trading effects.
Mixing currencies or real and nominal figures
A return calculated in one currency cannot be compared directly with a return calculated in another without a disclosed conversion. Likewise, keep inflation-adjusted and nominal series separate.
Treating the annualized rate as a forecast
The rate describes the completed interval only. It does not promise the same result in the future. Label historical calculations with their dates and avoid language suggesting that past outperformance is certain to persist.

Applying the endpoint formula despite major cash flows
Deposits and withdrawals change the amount exposed to the market and can distort a simple beginning-to-ending ratio. List external cash flows and use a method designed to account for their timing; do not present the endpoint result as a clean measure of investment skill when the account balance was repeatedly funded or emptied.
A reporting template readers can reproduce
Present the calculation in this order:
- Investment: identify the holding or strategy and its beginning and ending values.
- Window: give exact start and end dates and the elapsed-time convention.
- Formula: show
(E / B)^(1 / t) − 1and the substituted values. - Result: report the annualized compounded percentage and the cumulative change separately.
- Benchmark: name the index series and explain why it fits the investment.
- Method: state price versus total return, distribution reinvestment, fees, taxes, currency and inflation basis.
- Context: show additional periods or annual-return sequence when available, and state that historical performance is not a forecast.
This format prevents a precise-looking percentage from being detached from the assumptions that make it interpretable.
Bottom line for an index comparison
Annualize endpoint growth with (E / B)^(1 / t) − 1, using actual elapsed time and clearly defined beginning and ending values. Then compare that rate with an index calculated over the same dates, using the same price or total-return basis, distribution treatment, currency, inflation convention and cost assumptions. Choose a benchmark that represents the investment’s market segment, disclose taxes and fees, and show more than one market window when possible. The resulting percentage describes what happened over that measured interval—not what will happen next.
