How Rising Interest Rates Affect Fixed Deposits, Bonds and Debt Mutual Funds

Rising rates can improve new fixed-deposit offers but weigh on existing bond prices and debt-fund NAVs. The effects depend on terms, duration, liquidity and credit exposure.

When interest rates rise, new fixed deposits may offer better terms, while existing fixed-rate bonds can lose market value. Debt mutual funds can also see their net asset values (NAVs) respond as the yields on securities in their portfolios change. The outcome depends on the product’s terms, rate sensitivity, liquidity and credit exposure—not simply on whether rates are rising.

Why rising rates affect fixed-income products differently

Interest rates influence the return available on new investments and the market value of existing ones. A fixed deposit has a set rate under its terms; a fixed-coupon bond has contracted payments but can trade at a changing price; and a debt mutual fund holds a portfolio of securities whose market values can move.

That distinction explains why the same rate rise can improve offers on new deposits while putting pressure on the prices of existing bonds and the NAV of some debt funds. It does not mean every product reprices immediately or moves by the same amount.

What happens to fixed deposits

Rising rates may make new or renewed fixed deposits more attractive. An existing fixed-rate deposit generally follows the rate and conditions agreed when it was opened rather than automatically adopting a later offer. A SEBI-hosted December 2024 document describes bank fixed deposits becoming more attractive during a tightening period in India, but it does not establish that every bank changes rates at the same time or by the same amount (SEBI-hosted December 2024 document).

Before choosing a deposit, compare the bank’s dated official offer and the terms that affect access to your money:

  • Rate and tenure for the specific deposit.
  • Conditions and any consequences for premature withdrawal.
  • Whether the offer applies to a new deposit, a renewal or both.

Rates and terms vary by institution and can change. The available evidence does not provide current rate cards for individual banks.

What happens to bonds

Coupon and market price are not the same

A bond’s coupon is the interest payment set by its terms. Its market price can still fluctuate. When market yields rise, an existing fixed-coupon bond’s payments may look less attractive than the yields available on new bonds, so its price may fall. SEBI summarizes the relationship this way: “When interest rates rise, bond prices may fall, and vice versa” (SEBI: Understanding Bonds).

Holding to maturity does not remove every risk

If an investor holds a bond to maturity, the issuer remains able to meet its obligations, and the investor does not need to sell early, the bond’s contracted cash flows remain governed by its terms. But a lower market price still matters if the investor must sell before maturity; holding also does not eliminate the cost of missing newer, potentially higher yields. Default, liquidity and call risks remain relevant. SEBI identifies these alongside interest-rate risk and cautions that a credit rating is not a guarantee (SEBI: Understanding Bonds).

What happens to debt mutual funds

Debt mutual funds pool investors’ money into debt securities. Changes in interest rates can affect the market value of those holdings and therefore a scheme’s NAV. The size and direction of the effect depend on the fund’s portfolio and its interest-rate sensitivity; a fund is not interchangeable with a deposit or a single bond. SEBI’s investor education material notes that interest-rate changes affect debt-oriented scheme NAVs (SEBI: Investments in Mutual Funds).

Duration is one measure that helps describe sensitivity to yield changes. The RBI explains modified duration as an estimate of how a security’s value changes when its yield changes by one percentage point. It is an approximation, not a guarantee of a fund’s return or a complete measure of risk (RBI: FAQ on government securities).

Debt funds also carry risks related to their underlying issuers and the liquidity of their holdings. A shorter duration does not mean a fund cannot lose value. For a specific scheme, check its current factsheet and portfolio disclosures rather than relying on a category label; SEBI describes bonds and mutual funds in its guide to investment asset classes (SEBI: Understanding Investment Asset Classes).

How to compare the choices for your needs

No one option is universally best. Compare the features that determine whether a product fits your timeline and ability to tolerate changes in value or access:

  • Time horizon: Match a deposit tenure or bond maturity to when you expect to need the money. Consider what happens if your plans change.
  • Rate sensitivity: For a bond or debt fund, examine duration and understand that market value can move as yields change. RBI’s duration explanation is an estimate, not a prediction.
  • Liquidity: Find out how you can exit early. A bond may need to be sold in the market, while a deposit is subject to its withdrawal terms; a fund’s underlying securities also affect its liquidity exposure.
  • Credit exposure: Consider who owes the money in a bond or fund portfolio. A rating is an opinion and does not guarantee repayment.
  • Current terms and holdings: Use a dated official deposit rate card, bond terms, or a fund’s current factsheet and portfolio disclosures. These details can change.
