How Equity Incentives Affect a Company’s Valuation

Equity incentives can affect reported compensation costs and per-share ownership, but neither effect automatically changes enterprise value. Learn how to analyze expense, dilution, 409A value, and funding valuations consistently.

Equity incentives can affect valuation through two separate channels: they are compensation costs in financial reporting, and they can change how ownership is divided among shareholders. Neither effect automatically means a company is worth more or less. The outcome depends on the awards, the business results they help produce, the valuation method, and whether the analysis accounts for both compensation cost and dilution without counting the same effect twice.

What “company valuation” means in this question

Several different figures can be called a company’s valuation, but they do not measure the same thing. Enterprise value concerns the operating business; equity value concerns the value attributable to shareholders; and per-share value divides equity value across a chosen share count. The fair value assigned to an employee award for accounting purposes is another figure, not a direct measure of the company’s total value.

This distinction matters because equity incentives may affect earnings, the number of shares used in per-share analysis, and the value employees or investors attribute to particular securities. A conclusion about one measure does not automatically establish a change in another.

How equity incentives can affect valuation

Compensation expense affects reported results

Under U.S. public-company guidance discussed in the SEC’s Staff Accounting Bulletin No. 120, share-based compensation cost is recognized at fair value under ASC Topic 718. Estimating fair value for an award involves assumptions and award characteristics; it is a financial-reporting measurement, not the company’s enterprise value.

The IFRS Foundation’s overview of IFRS 2 describes recognition requirements for share-based payment transactions settled in cash, other assets, or equity instruments. The applicable accounting framework depends on the company and jurisdiction, so U.S. SEC guidance and IFRS should not be treated as interchangeable.

Potential shares affect per-share ownership

Options and other instruments that may result in shares can affect diluted earnings per share and ownership-per-share analysis. IAS 33 describes dilution in EPS as a potential reduction in earnings per share or increase in loss per share from assumed conversion, exercise, or issuance under specified conditions. That is a per-share analysis; it does not by itself say whether the operating business has created or lost enterprise value. See the IAS 33 overview.

Business effects are not established by the accounting treatment

Equity awards may be designed to support hiring or retention, but the sources available here do not establish a universal causal estimate for their effect on company value. An award can be a compensation cost and a potential source of dilution while also being part of a compensation strategy. Whether that strategy contributes to stronger business performance is a separate question and cannot be inferred just from the accounting expense or share count.

How to analyze the effects without double-counting

  1. Identify the value you are estimating. Decide whether the question is enterprise value, total equity value, or value per share. State whether the share count is basic or diluted.
  2. Identify how the valuation model treats award cost. If the model reflects compensation expense through earnings or forecasts, be explicit about that treatment. If it instead incorporates awards through an explicit option valuation or another method, document the method and its assumptions.
  3. Model potential shares consistently. Options and other potential issuances may affect diluted per-share analysis. Use the share-count convention appropriate to the calculation rather than treating dilution as a separate reduction in enterprise value.
  4. Check for overlap. If a model already captures the economic cost of awards in its cash-flow or earnings assumptions, applying another deduction for the same cost may count it twice. The cited valuation research examines a warrant-pricing approach for incorporating employee options and dilution, underscoring the importance of a consistent method.
  5. Explain the assumptions. For option fair-value measurement, SEC SAB 120 discusses estimates including expected volatility, expected term, and the current price of the underlying share. Option terms and employee exercise and post-vesting termination behavior can affect expected-term estimates. The SEC says an outside third party is not always required, but the valuation should be performed by someone with the requisite expertise.

A 2005 Journal of Accounting Research study examined a warrant-pricing model for employee stock options and reported that estimated bias was larger in its model for firms that were heavy users of employee options, smaller, R&D-intensive, or had broad-based plans. Those are findings of that study and model, not a current market-wide estimate or a universal valuation adjustment.

409A value and funding-round valuation answer different questions

For U.S. private companies, a 409A appraisal is generally used to estimate the fair market value of common stock and inform the minimum strike price for employee options. A fundraising valuation, by contrast, sets the price investors pay for preferred shares, which may carry rights that common shares do not. Carta explains this distinction in its founder’s guide to 409A valuations, published August 4, 2026. These measures value different securities for different purposes; the fundraising figure should not be substituted automatically for the common-stock figure.

Measure What it is for What is being valued How to interpret it
Share-based compensation fair value Financial reporting under the applicable accounting framework An employee award or share-based payment Not the company’s total enterprise value; measurement depends on award terms and estimates.
409A appraisal In the U.S. context, common-stock fair market value and option strike-price setting Private-company common stock Not necessarily the price an investor pays for preferred shares.
Fundraising valuation Pricing an investment round Preferred shares sold to investors, potentially with different rights Not directly interchangeable with a common-stock appraisal.
Enterprise value Assessing the operating business The business as a whole under the chosen valuation method Distinct from per-share value and the accounting fair value of an award.
Per-share value or diluted EPS Analyzing shareholder value or earnings on a per-share basis Equity value or earnings divided using a stated share-count convention Potential share issuance can affect the denominator; this alone does not establish a change in enterprise value.

Carta also says its own 409A reports are used as an input to ASC 718 stock-based compensation expense calculations and describes auditor review of methodology, input support, and the common-stock value conclusion. That is Carta’s account of its practice, not an independent survey of all valuation providers; see its description of its 409A valuation practice, published October 11, 2024.

What can—and cannot—be concluded

There is no supported universal percentage by which equity incentives raise or reduce company valuation. The defensible analysis is specific to the award design, accounting basis, security being valued, business assumptions, and share-count convention. Keep grant-date accounting fair value, common-stock fair market value, fundraising price, enterprise value, and per-share value separate; then make clear where the model captures compensation cost and where it captures potential dilution.
