Short answer: a bond ETF has two liquidity layers. You can trade its shares on an exchange, while authorized participants (APs) create or redeem large blocks with the fund sponsor using baskets of bonds. In calm markets those layers usually keep the share price near net asset value (NAV). In a shock, bond-trading costs rise, NAV quotes can be stale and AP arbitrage can become difficult, so premiums, discounts and tracking errors may widen substantially.
That means an ETF can look easy to trade even when its underlying bonds are not. A visible discount is not automatically a bargain, and a premium is not automatically an error.

The two liquidity layers in a bond ETF
Secondary-market liquidity: the ETF share
Most investors buy and sell ETF shares from one another on an exchange. The quoted bid and ask, the spread between them, and the number of shares available near those quotes describe how easily you can execute a trade in the share itself. Trading volume is another clue, but it does not tell you how easy it is to trade every bond held by the fund.
Primary-market liquidity: creation and redemption
The fund sponsor has a separate process with authorized participants, usually large financial institutions. An AP can deliver a specified basket of bonds (and sometimes cash) to the sponsor and receive a large block of new ETF shares. It can also return ETF shares and receive a redemption basket. These primary-market transactions are generally done in institutional-size creation or redemption units, not by ordinary investors placing a normal exchange order.

The exchange price and NAV are therefore related measurements, not the same measurement. NAV is calculated from the value assigned to the fund’s portfolio, while the exchange price is the price at which buyers and sellers agree to trade shares in real time.
| Layer | What is traded | Who normally uses it | What to monitor |
|---|---|---|---|
| Secondary market | ETF shares on an exchange | Individual and institutional investors | Bid–ask spread, quoted depth, execution size and market conditions |
| Primary market | Large share blocks exchanged for a bond or cash basket | Authorized participants and the fund sponsor | Basket composition, bond availability, financing and arbitrage costs |
| NAV calculation | Estimated value of portfolio holdings | Fund administrator, sponsor and investors using the reference value | Quote quality, valuation method, timing and stale prices |
How AP arbitrage normally pulls price toward NAV
When the ETF trades above NAV
- An AP observes that the ETF share price is higher than the value implied by the creation basket and other transaction costs.
- It buys or assembles the required bonds, or obtains them through dealers and financing arrangements.
- It delivers the basket to the sponsor and receives newly created ETF shares.
- It sells those shares in the market at the higher price.
The AP’s buying of bonds and selling of newly created shares tends to increase share supply and reduce the premium. The trade is attractive only if the expected premium exceeds spreads, market impact, funding, hedging, custody and operational costs.
When the ETF trades below NAV
- An AP buys ETF shares at the discounted exchange price.
- It delivers those shares to the sponsor for redemption.
- It receives the specified basket of bonds or cash.
- It sells, finances or otherwise uses those securities in the underlying market.
This process tends to reduce the number of ETF shares available and puts buying pressure on the share price. APs have an economic incentive to perform these trades, but they are not legally required to do so. If bonds are expensive or impossible to source, the apparent arbitrage may not be profitable.

A creation or redemption basket can contain only a subset of a fund’s holdings. The BIS study, published in 2021, found that baskets for the largest bond ETF represented about 3% of holdings on average in its historical sample. That figure is not a universal current ratio and should not be applied to every fund.
The same study found that baskets differed systematically from the full portfolio and changed from day to day. Creation baskets tended to have longer duration and higher liquidity than redemption baskets. Redemption baskets tended to have shorter duration and somewhat lower liquidity. Sponsors and APs can use this flexibility to make primary-market transactions feasible when trading every holding would be costly.

Karamfil Todorov, a BIS researcher and the study’s author, described the decoupling of baskets from holdings as something that “can also be a shock absorber during volatile times.” That is a possible mechanism, not proof that every bond ETF absorbs shocks or improves underlying-market liquidity in every crisis.
Is a bond ETF more liquid than the bonds it holds?
Often, the ETF share is easier to trade than an individual bond, especially for investors who cannot access dealer inventory efficiently. Exchange trading aggregates buyers and sellers in one instrument, while individual bonds trade in a fragmented over-the-counter market. But the ETF’s apparent liquidity does not eliminate the cost of trading its portfolio.
In the BIS comparison, bid–ask spreads for the bonds held by bond ETFs were 17 times those for the ETF shares. That was a sample-era result, not a live spread estimate or a guarantee for a particular fund. The gap varied across market segments and was especially pronounced for high-yield bonds in the study.
An ETF can consequently show a tight share spread while APs face wide spreads, scarce inventory or large price concessions in the underlying bonds. Those costs can appear indirectly as a wider ETF spread, a larger premium or discount, a change in the basket or a delay in arbitrage.
What changes when markets are stressed?
Underlying bond spreads widen
During a sell-off, dealers may quote smaller sizes or demand a larger compensation for holding risk. Bid–ask spreads in investment-grade and high-yield bonds can widen at the same time that investors urgently want to sell. The cost of assembling a creation basket or liquidating a redemption basket then rises.

AP capacity becomes scarce
Arbitrage uses balance sheet, financing, risk limits and operational capacity. An AP may decline a trade if the bond market is moving too quickly, if inventory cannot be borrowed, or if the expected convergence is smaller than the execution risk. Because AP participation is voluntary, the mechanism can weaken exactly when investors most want prices to converge.

NAV inputs may be stale
Many bonds do not trade continuously. A fund may calculate NAV using the latest available dealer quote or another evaluated price even though that quote reflects an earlier transaction. ETF shares, by contrast, can trade every second. A discount may therefore mean that the ETF price has incorporated new information about falling bond values before the published NAV has caught up. A premium can similarly reflect buyers paying for immediate, executable exposure when underlying quotes are slow or unavailable.
Premiums, discounts and tracking error can jump
During the March–April 2020 COVID-19 turmoil, bond ETF share prices moved from steep discounts to large premiums within days, and some funds’ tracking error rose sharply. The BIS reported tracking error above 200 basis points for some funds, compared with a historical sector average of 0.7 basis points. These figures describe that episode and sample; they are not a forecast for every future stress event.
The Federal Reserve’s May 2020 Financial Stability Report recorded adverse functioning in corporate-bond markets, wider bid–ask spreads for investment-grade and high-yield bonds, and large outflows from bond mutual funds and ETFs. Liquidity conditions and investor risk appetite improved after the Federal Reserve announced corporate-credit facilities. That policy response explains part of the subsequent improvement but does not establish how another crisis will behave.
Why a discount to NAV is not automatically a mispricing
Three values can diverge temporarily:
- Displayed NAV: the sponsor’s calculated value, based on available bond prices and valuation procedures.
- Executable bond value: what an AP could actually receive after selling or buying the relevant bonds, including spread and market impact.
- ETF market price: the price at which investors are willing to transact immediately on the exchange.
If bond quotes are stale, displayed NAV may overstate what could be realized in a fast-moving market. In that situation, an ETF trading at a discount can be closer to current executable value than the published NAV. Conversely, a premium can reflect demand for immediacy, scarcity of shares or the cost of assembling exposure, rather than an irrational overvaluation.

Interpret the size and persistence of a premium or discount together with market depth, the fund’s holdings, the quality of the NAV inputs and the costs faced by APs. A single end-of-day percentage is not enough to identify a tradeable error.

1. Check share execution, not just volume
- Compare the normal bid–ask spread during the hours when you plan to trade.
- Look at quoted size at the best bid and offer and at several price levels.
- Use limit orders when the spread or market volatility is material.
- Examine spreads during both routine sessions and known stress periods; an average daily volume number can conceal poor depth.
2. Identify the underlying market
Read the fund’s mandate and holdings. Government bonds, investment-grade credit, high-yield debt and emerging-market bonds have different dealer networks, issue sizes and trading costs. A fund concentrated in less frequently traded securities may have a more difficult creation or redemption process even when its shares trade actively.
3. Treat the premium or discount as context
Review the time of the NAV calculation, the age and type of bond quotes, and whether the market was moving sharply. Compare intraday prices with the most recent portfolio information rather than assuming the published NAV is a simultaneously executable benchmark.
4. Consider basket adaptability
Creation and redemption baskets may change as conditions change. A flexible basket can reduce the need to trade every holding, but flexibility also means the basket may not represent the portfolio’s average duration, credit quality or liquidity. Historical findings about basket composition are useful for understanding the mechanism, not for predicting a specific fund’s next basket.
5. Separate historical evidence from current data
The BIS figures on 3% baskets and 17-times spreads, and the 2020 tracking-error observations, are historical research results. Obtain a fund’s current holdings, indicative values, premiums or discounts, spreads and creation-unit terms before making a trading decision.

What the evidence does—and does not—show about market stability
Bond ETFs can provide an additional venue for price discovery and may allow APs to transfer a tailored subset of bonds when the full portfolio is hard to trade. That design could absorb some shocks. However, the SEC Fixed Income Market Structure Advisory Committee concluded that theoretical and empirical evidence on whether fixed-income ETF growth improves or harms liquidity in underlying bond markets is not conclusive.
Do not describe bond ETFs as unconditionally stabilizing or destabilizing. Their effect depends on the fund’s assets, AP balance-sheet capacity, dealer inventories, investor flows, valuation practices and the particular shock. A liquid ETF share can coexist with difficult underlying-bond trading, and stress can move liquidity in both directions.
A practical stress-period checklist
- Confirm whether the quote you are seeing is a live exchange price or an end-of-day NAV.
- Measure the spread and available size for your actual order, not merely the last traded price.
- Check whether the fund holds the bond segment currently under pressure.
- Look for unusually large creations, redemptions, premiums, discounts or tracking errors.
- Assume that market orders can execute far from the last displayed price when depth is thin.
- Allow for the possibility that an AP cannot or will not close the gap immediately.
- Do not infer a guaranteed bargain from a discount or a guaranteed overvaluation from a premium.
Common mistakes and how to avoid them
Mistake: equating volume with portfolio liquidity
High share volume shows that ETF units changed hands. It does not show that dealers can trade every underlying bond at a similar cost. Pair volume with spreads, depth and an examination of the holdings.
Recommended Free Tools
Mistake: assuming AP arbitrage is instantaneous
Creation and redemption require eligible baskets, financing, settlement and risk capacity. In a fast market, those steps can be costly or unavailable. Treat convergence as an incentive-driven process, not a guaranteed promise.
Mistake: treating NAV as a live liquidation value
NAV can contain evaluated or stale bond prices. Compare it with current executable quotes and the timing of the valuation process before calling a premium or discount an error.
Mistake: generalizing one crisis statistic
The 17-times spread comparison, the approximately 3% basket share and the above-200-basis-point tracking-error observations are tied to specified BIS studies or the March–April 2020 episode. They should not be presented as permanent characteristics of every bond ETF.
Bottom line for investors
Bond ETF liquidity is a network, not a single number. Exchange trading can remain active while the bonds needed for creation and redemption become expensive to source. APs usually help align the share price with NAV, but widening bond spreads, stale NAV inputs and limited balance-sheet capacity can leave premiums, discounts and tracking errors in place. Evaluate the share’s execution conditions and the portfolio’s underlying liquidity separately, and interpret any gap to NAV in the context of how current and tradeable that NAV really is.
