How Bitcoin Custody Works: Private Keys, Wallets, and Custodians Explained

Bitcoin custody comes down to who controls the keys that authorize spending—and who is responsible when access, backups, or withdrawals become a problem.

Bitcoin custody is about who controls the keys that authorize spending. A Bitcoin wallet manages those keys; it does not hold coins like a physical wallet. With self-custody, you control the keys and backup. With third-party custody, a provider manages key access, so you rely on its security, policies, and ability to process withdrawals.

What a Bitcoin wallet actually stores

Bitcoin transactions are recorded on the Bitcoin network. A wallet is software or a device that manages the cryptographic keys used to access bitcoin and authorize transactions. As the U.S. SEC Office of Investor Education and Assistance explains, “Crypto wallets do not store crypto assets themselves; instead, they store the ‘private keys’ or passcodes for your crypto assets.” SEC, Crypto Asset Custody Basics for Retail Investors.

  • Private key: Secret information that authorizes spending. Anyone who gains control of the relevant key may be able to move the bitcoin.
  • Public-key information and receiving address: Information used to receive funds or verify transactions. Sharing a receiving address does not give someone authority to spend your bitcoin.
  • Recovery phrase: A set of words—also called a seed or mnemonic phrase—from which a wallet can be restored. It is a backup credential, not a customer-service password. Bitcoin.org cautions that private keys must not be revealed because they allow spending. Bitcoin.org, Vocabulary.

Who controls the keys?

The practical distinction between custody arrangements is who controls key access and who can authorize a transaction. Neither model eliminates risk; each assigns responsibility differently.

Arrangement Who controls key access? What you rely on Main responsibility or tradeoff
Self-custody You control the private keys through your wallet setup. Your own device, security practices, and recovery backup. You avoid depending on a company to authorize access, but loss, theft, damage, malware, or disclosure of keys can directly affect your ability to use the bitcoin.
Third-party custody A provider controls or manages key access under its arrangements with customers. The provider’s safeguards, policies, solvency, and handling of withdrawals. Convenience may come with dependence on the company and its contractual terms. Providers do not all use the same arrangements.

Bitcoin.org warns that online services holding funds create reliance on the third party’s security and honesty. Bitcoin.org, Some things you need to know. The SEC’s investor bulletin is educational staff material, not a rule or regulation and does not create new obligations. Its general guidance does not establish the terms, legal status, reserves, insurance, or security of any particular provider.

What happens if a key or recovery phrase is lost?

If you use self-custody

A wallet can generally be restored from its recovery phrase if the phrase is valid for that wallet and has been kept usable. If you lose access to the wallet and also lose every usable recovery backup, you may permanently lose access to the corresponding bitcoin. Bitcoin developers, wallet makers, exchanges, and custodians cannot restore a self-custodied wallet on your behalf.

If someone else obtains your phrase, treat the wallet as compromised: the phrase can provide access to the corresponding keys. Do not enter it in response to an unsolicited message or share it with anyone claiming to provide support.

If a hardware wallet is lost or damaged

The device is not the only possible route to recovery: a proper backup may allow you to restore the wallet using compatible wallet software or replacement hardware. Without a usable backup, losing or damaging the device may make funds unrecoverable. Bitcoin.org describes hardware wallets as an offline storage option but stresses the importance of backup. If a custodial account is inaccessible

Account recovery and withdrawal depend on the provider’s procedures, policies, and agreement with you. That is different from restoring a self-custodied wallet: you must follow the company’s access process, and you depend on it to honor withdrawals.

Hot storage, cold storage, and hardware wallets

Hot and cold describe the key environment

Hot storage keeps keys in an internet-connected environment; cold storage keeps them offline. Cold storage can reduce exposure to some online threats, but the label alone does not demonstrate that a system is secure or replace backups and operational controls. Either a self-custody setup or a third-party arrangement may use hot or cold approaches.

What a hardware wallet does—and does not do

A hardware wallet is a physical device used in a self-custody setup to keep key operations in a specialized device environment and sign transactions. It is an optional tool for managing keys offline, not a guarantee against loss or theft. It does not protect a recovery phrase that someone else obtains, and it does not remove the need to assess device and software security or keep a usable backup. Bitcoin.org’s wallet guidance covers storage options and wallet-selection criteria. Bitcoin.org, Choose your wallet.

  • Understand how your wallet handles backup and newly generated addresses before relying on it. Follow the wallet’s documented recovery process.
  • Consider whether a backup is usable and protected from damage or unauthorized access. Keeping copies in multiple secure physical locations may reduce dependence on one location, but each additional copy also creates another opportunity for theft or disclosure.
  • Use a hardware wallet only with a clear understanding of how its device, software, and recovery backup work together; the device itself is not the backup.

Bitcoin.org recommends protecting wallet backups and warns about the risks created by online services holding funds. Bitcoin.org, Securing your wallet.

Questions to ask before using a custodian

Do not assume that every provider holds keys, authorizes transactions, or handles withdrawals in the same way. Review the actual service terms and ask:

  • Who can access the keys, and who can authorize a withdrawal?
  • How are keys safeguarded, and what safeguards protect account access?
  • What are the withdrawal process, restrictions, and timing terms?
  • Which fees apply to account setup, transactions, transfers, account maintenance, or closure?
  • What happens to access if the provider changes its policies or cannot operate normally?

The SEC investor bulletin advises researching custodians, using strong passwords and multifactor authentication where available, and watching for phishing. Never share a private key or recovery phrase with a provider or purported support agent. Fees and contractual protections vary by provider; no amounts or terms should be assumed without checking the relevant agreement. SEC, Crypto Asset Custody Basics for Retail Investors.

What to compare Question to answer
Key control Who controls the keys, and who can authorize transactions?
Recovery Who is responsible for backups, and what happens if a device or account becomes inaccessible?
Online exposure Which keys or account controls are exposed to internet-connected devices or account compromise?
Convenience and technical burden How much setup, backup care, and ongoing account management are you willing to handle?
Wallet software What validation and transparency features does the software provide?
Privacy and fee control What information is exposed, and which fees or transaction choices can you control?
Custodian terms If a provider is involved, what access controls, withdrawal terms, and fees apply?

Bitcoin.org identifies control, validation, transparency, environment, privacy, and fee control as wallet-selection considerations. Bitcoin.org, Choose your wallet.
