A crypto liquidity provider (LP) supplies assets or trading capacity so other people can trade more readily. On an automated market maker (AMM) decentralized exchange, that usually means depositing tokens into a pool; on an order-book exchange, it often means acting as a market maker that posts buy and sell quotes. The two roles both support trading, but they work differently.
What does a crypto liquidity provider do?
A liquidity provider helps a market execute trades by making assets available to trade. In an AMM, the assets sit in a smart-contract pool and traders swap against the pool under its rules. In an order-book market, a market maker supplies liquidity by standing ready to buy and sell at quoted prices.

Uniswap describes its liquidity pools as reserves of two ERC-20 tokens and says users can become LPs by depositing token pairs. Uniswap Developers explains liquidity providers and pools. The phrase “liquidity provider” therefore describes a function, not necessarily a particular kind of company: an individual can provide liquidity to an AMM pool, while a firm or individual may make markets on an order-book venue.

An AMM uses smart-contract rules to hold reserves and price swaps rather than matching every trade through a conventional order book. In a constant-product design, the quantities of the two pool assets determine a pricing curve. A trade changes the reserves, which changes the exchange rate available for the next trade. Arbitrage traders may trade against price differences between a pool and other markets, helping align prices while also changing the pool’s asset mix.

The way an LP’s position is recorded depends on the protocol and version. Uniswap v2 represents a proportional claim on a pool with fungible ERC-20 pool tokens. Uniswap v3 and v4 allow LPs to choose a price range for their liquidity. Concentrating liquidity in a range can make it active over that range, but if the market price moves outside it, the position may stop participating in swaps until it is adjusted or the price returns.
How are crypto liquidity providers compensated?
AMM LPs may receive a share of swap fees under the specific pool’s rules. The amount depends on trading activity, the fee structure, the LP’s position and the protocol’s rules; it is not a guaranteed return. Uniswap’s glossary summarizes the trade-off: “Liquidity providers take on price risk and are compensated with trading fees.” See the Uniswap documentation on protocol fees for the role fees play in its system.

Order-book market makers may earn from the difference between their buy and sell quotes, but they also manage the risk that prices move while they hold inventory. That is distinct from receiving a pool’s swap fees. Neither model should be treated as automatic or risk-free income.
What is impermanent loss?
Impermanent loss, also called divergence loss, is the difference in performance between an LP position and simply holding the assets originally deposited, after their prices move relative to one another. It describes a comparison, not necessarily a nominal loss: an LP position could be worth more than the original deposit and still have performed worse than holding those tokens. If liquidity is withdrawn, the resulting difference is realized relative to that hold-and-compare alternative. Fees may offset some of the gap, but they may not cover it. The Bank for International Settlements’ analysis of AMMs discusses how fees and price changes interact.

What risks should an LP consider?
Providing liquidity exposes a participant to risks beyond changes in the tokens’ prices. The relevant risks depend on the pool, protocol and position.
- Price movement and changing asset mix: Pool balances can shift as traders swap and relative token prices change, producing divergence loss versus holding the assets.
- Out-of-range positions: In concentrated-liquidity designs, a price outside the selected range can leave the position inactive until it is repositioned or the market returns to range.
- Smart-contract vulnerabilities: A flaw in a contract can put assets at risk, even when the pool is operating as designed from the user’s perspective.
- Token and team risk: The value or reliability of a token may be affected by its design, project or team; pool participation does not validate a token.
- Management, network and withdrawal constraints: Monitoring or adjusting a position can involve network costs, and the terms or practical conditions for withdrawing depend on the protocol.
Uniswap’s risk guidance also identifies volatility, contract vulnerabilities and liquidity-management risks. A security measure that helps protect wallet access does not eliminate market or smart-contract exposure.

How to assess a liquidity opportunity
There is no universally suitable pool. Before providing liquidity, examine the mechanism and position rather than relying on a headline fee rate:
What’s actually slowing this PC down?
Pick the symptom - the matching free tool is one click away.
- Mechanism: Confirm whether liquidity is supplied to an AMM pool or through order-book market making.
- Assets: Consider the token pair, token quality and how much the assets’ prices may move relative to each other.
- Fees and activity: Check the actual fee rules, any protocol fees, and trading activity; fee revenue depends on use and position.
- Liquidity design: Understand whether the position is broad-range or concentrated, and what happens if price leaves the selected range.
- Protocol assumptions: Review smart-contract and governance risks, withdrawal conditions, and the network and management costs involved.
These factors help explain the exposure, but they do not predict whether fees will outweigh price effects or other risks.
