The phrase describes a recurring pattern and an investment incentive, not a guaranteed ratio, a universal statistical formula, or a promise that any particular startup will become a breakout.
For founders, the practical implication is straightforward. Investors need credible exposure to companies that could become unusually valuable, and they care about the ownership they can obtain if that happens. That makes potential scale, entry valuation, dilution, follow-on financing and eventual exit terms central to a fundraising conversation. It does not mean every business should raise venture capital, or that following a standard pitch formula causes success.

What “power law” means in venture capital
In a normally distributed set of outcomes, most observations cluster near an average and extreme results are relatively rare. A power-law distribution has a long tail: very large outcomes occur less often than small ones, but they are large enough to dominate the total. In venture investing, that means a few companies may account for most of the dollars returned by a fund, even when many other investments produce modest gains or losses.
“Power law” is therefore useful shorthand for concentration. It should not be presented as a precisely established exponent that applies to every fund, stage, sector, geography or vintage year. The available evidence measures different things and uses different samples.

Three related, but different, measurements
| Measurement | What it asks | Why it is not interchangeable |
|---|---|---|
| Company outcome | How large or valuable did a company become? | A company can grow rapidly without producing a proportionate return for every investor, depending on ownership and later dilution. |
| Individual investment multiple | How much did a particular investment return relative to the amount invested? | The multiple depends on entry price, security terms, follow-on capital, dilution and the investor’s percentage ownership. |
| Fund return | What did the entire portfolio return after losses, fees, timing and distributions? | A fund’s result is dollar-weighted and depends on position sizes, reserves, fees and when proceeds are realized. |
A giant company outcome is not automatically a giant fund outcome. An investor may have invested too little, entered late at a high valuation, been diluted, or sold before the largest appreciation. Conversely, a moderately sized exit can be meaningful if the fund owned a large stake at a low entry price.
What the evidence actually shows
Broad entrepreneurship data show heavy-tailed variables
A 2015 Journal of Business Venturing study examined more than 12,000 nascent, young and hyper-growth firms. It reported that 48 of 49 variables central to entrepreneurship theories were better described by power-law distributions than by normal distributions. This is broad evidence about entrepreneurial activity and firm characteristics, not a direct estimate of venture-capital fund returns. It supports the idea that extreme entrepreneurial outcomes are structurally important, but it does not establish how many companies in a particular fund will succeed.
A historical portfolio example illustrates concentration
A 2026 article in Socio-Economic Review discusses the way venture practitioners use “power law” and reports a historical Horsley Bridge dataset in which 4.5% of invested dollars generated roughly 60% of total returns. That figure is useful for illustrating dollar concentration in one historical dataset. It is not a contemporary industry-wide constant, and it does not mean that exactly one investment must carry every fund.

Why venture outcomes become so skewed
Scale creates a long right tail
A startup serving a narrow market may reach a profitable but limited size. A company that becomes a platform, network, infrastructure layer or global consumer product can expand across a much larger market. Revenue, users and strategic value can compound, so the distance between a good outcome and an exceptional one is not merely incremental.
Most young companies do not reach that extreme scale. When one does, its value can outweigh many write-offs and small exits in the same portfolio. This arithmetic explains why investors seek exposure to unusually large possibilities rather than optimizing only for the most likely outcome.

Ownership determines how much scale matters
Investor exposure depends on identifying the company, winning a place in a competitive financing round and obtaining enough ownership. A fund that owns 10% before later dilution experiences a very different result from one that owns 1% after several rounds. Entry price, pro-rata participation, option-pool increases, liquidation preferences and the timing of distributions all affect the proceeds that ultimately reach the fund.
The contract links rewards to successful exits
Hall and Woodward’s 2007 analysis describes the standard venture-capital contract as rewarding entrepreneurs when companies go public or are acquired on favorable terms. Founders also bear substantial idiosyncratic company risk: their time, reputation and wealth can be tied to one venture, while a diversified fund spreads exposure across many investments. The power-law pattern helps explain why a fund may tolerate many failures while still requiring meaningful participation in a potential breakout.
Why measuring VC returns is unusually difficult
Private companies do not have continuous market prices
Public stocks generate observable prices every trading day. Private-company valuations usually appear only when a financing round sets a price, when a company lists publicly, when it is acquired or when it is liquidated. Between those events, a reported valuation can remain unchanged even as the business changes substantially.
Woodward and Hall’s “Benchmarking the Returns to Venture” (NBER Working Paper 10202, 2004) built an index from those transaction valuations. Their method addressed unfavorable valuations that earlier sources were less likely to report and used econometric techniques to handle remaining selection bias. Any statement about “the” VC return distribution therefore needs to identify its sample, period, unit of analysis and valuation method.
Realized returns differ from interim marks
A realized return is based on cash distributed through an IPO, acquisition or liquidation. A mark-to-market or carrying value is an estimate before a sale. A fund can show a high paper valuation that later falls, or a modest interim mark that eventually produces a large exit. Comparing those figures without labeling them creates a false impression of precision.

Visibility is uneven
Successful financings and public listings are easier to observe than quiet shutdowns, down rounds or companies that never raise again. Datasets that miss weak outcomes can overstate average performance and understate dispersion. Selection corrections improve estimates but cannot turn private, irregular observations into the same kind of continuous record available for public markets.
Fund performance varies, and persistence is not a guarantee
Kaplan and Schoar’s analysis of private-equity funds, including venture funds, found substantial performance heterogeneity and persistence across funds raised by the same partnerships. Antoinette Schoar’s later NBER Reporter summary likewise emphasizes variation and persistence in venture performance. In practical terms, the identity, network, process and prior record of a manager can contain information about the odds of future success.
Persistence is a statistical pattern in an available sample, not a promise that a particular manager will repeat a past result. Market conditions, entry prices, strategy changes, fund size, competition and portfolio construction can all change. A founder should treat a fund’s prior performance as one diligence input, not as proof that the fund will create a breakout investment in the current market.
How investors choose companies in a power-law environment
A 2016 NBER survey by Gompers, Gornall, Kaplan and Strebulaev collected responses from 885 institutional venture capitalists at 681 firms. Respondents ranked the management team above business characteristics in investment selection and attributed more ultimate investment success or failure to the team. This is evidence about investor beliefs and stated practices, not causal proof that team quality alone determines outcomes.
The survey result makes sense alongside the power-law mechanism: investors must judge whether a team can adapt as a company moves into a much larger market, recruit talent, allocate capital and survive setbacks. It does not turn “team” into a checklist that overrides market size, product demand, timing, competition or economics. Nor does it imply that founders should imitate a single model of leadership.

What the power law means for founders
Explain the path to exceptional scale
When raising venture capital, describe more than the next milestone. Show how the product could expand its market, distribution, pricing or use cases if execution goes well. Quantify the initial wedge and identify the mechanisms that could make adoption compound. Investors are not entitled to certainty, but they need a credible explanation of why the outcome could be much larger than a small, stable business.
Discuss ownership, dilution and reserves explicitly
Ask how much ownership the investor expects at closing, how future rounds and option-pool changes affect that percentage, and whether the fund reserves capital for follow-on investments. A fund seeking power-law exposure may care more about maintaining a meaningful stake in a winner than about making many tiny initial bets. The term sheet, not the pitch narrative, determines the economic exposure.
Choose financing that fits the business
Venture capital is designed for companies pursuing very large outcomes and accepting substantial risk, dilution and pressure to grow. A durable company serving a focused market may be excellent but a poor fit for that model. Do not raise venture money merely because a few funds have produced spectacular returns; those returns do not show that VC is appropriate for every founder or that financing causes a company to become exceptional.
Separate investor incentives from your own goals
A fund may need one or more very large outcomes to meet its return objectives. You may prioritize control, sustainable profitability, a particular mission or a moderate exit. Before accepting capital, discuss growth expectations, board rights, follow-on participation, preferred-stock terms and acceptable exit paths. Misaligned incentives can become more consequential than the headline valuation.
A founder’s diligence checklist
- What ownership does the fund usually target at the initial investment and after expected future rounds?
- How does the fund model dilution, option-pool increases and pro-rata rights?
- What proportion of its capital is reserved for follow-on investments?
- How does the partner define a potential breakout outcome for this sector and stage?
- Which prior investments produced realized cash returns, and which figures are still paper valuations?
- What changed between the fund’s strongest and weakest investments?
- What growth pace, exit timing and governance involvement does the fund expect?
- What happens if the company becomes a sound, profitable business but not a category-scale winner?
Common mistakes when interpreting a power law
“Most startups fail, so one winner is guaranteed”
Concentration does not establish a fixed number of failures or a guaranteed winner. A portfolio can contain several strong outcomes, no breakout at all, or one large exit whose proceeds are reduced by ownership and terms.
Best Value
“A power law is the same as a normal forecast with bigger outliers”
The distribution’s shape changes how averages, medians and forecasts behave. Extreme observations carry much more influence, so a historical average can be unrepresentative of a typical investment.
“The biggest company creates the biggest return”
Return is determined by the investor’s dollars in, ownership, dilution, price and realized proceeds. Company size alone is not a fund-return calculation.
“Investor survey rankings prove what causes success”
Survey responses reveal what investors say they value. They do not isolate causal effects from market timing, selection, capital availability or other factors.
Using the idea responsibly
For investors, power-law thinking argues for portfolio construction that preserves exposure to exceptional outcomes while accounting for valuation, ownership and reserves. For founders, it is a reason to understand what an investor must own and why the fund is interested—not a reason to promise implausible growth.
The most defensible conclusion is limited but useful: venture returns can be highly concentrated, the measurement is noisy, and incentives favor finding and owning rare, very large successes. Treat every statistic as belonging to a defined sample and unit of analysis, then negotiate financing terms and growth expectations that fit the company you are actually building.
