A higher rate usually creates a valuation headwind because investors discount future cash flows more heavily and can earn more from safer assets. But share prices also reflect expected earnings, dividends, risk appetite and how much of the rate move was already anticipated. If profits are expected to grow faster, the equity-risk premium falls, or the rate increase signals stronger economic conditions, those forces can outweigh the discount-rate drag. That is a conditional explanation—not a rule that higher rates are bullish.
The basic reason higher rates usually pressure stocks
A stock is a claim on cash that may arrive years in the future. To compare a future dividend or stream of earnings with money available today, investors discount it at a required rate of return. When the relevant interest rate rises, the same future payment is worth less in present-value terms.

Ben S. Bernanke explained the mechanism in his October 2, 2003 speech Monetary Policy and the Stock Market: “First, to value future dividends, an investor must discount them back to the present; as higher interest rates make a given future dividend less valuable in today’s dollars, higher interest rates reduce the value of a share of stock.”

Rates also change the alternatives available to investors. A government bond or deposit that previously yielded little may become more attractive after yields rise. To keep holding a risky stock instead of that safer asset, investors may demand a larger expected return, which tends to lower the price they are willing to pay.

Those effects describe the starting point, not the whole pricing equation. A simplified valuation view is:
required return on equity = safe interest rate + equity risk premium
The safe rate can rise while the equity risk premium—the extra compensation investors require for owning shares—falls. Expected dividends or earnings can rise at the same time. Stock prices respond to the combined change, not to the policy rate in isolation.

Four forces that can overpower the rate headwind
1. Better earnings and dividend expectations
Companies can be worth more if investors expect substantially higher future profits. A rate increase that accompanies stronger expected real growth, for example, may improve sales, margins and cash flow forecasts. The increase in expected cash flows can offset, or exceed, the reduction in their present value caused by discounting.
This is a possibility, not proof that every rate increase represents good news. A central bank may raise rates because inflation is persistent, because demand is overheating, or because financial conditions require restraint. Those settings can hurt profits. The relevant question is whether the earnings outlook improved enough, relative to the rate change, to lift valuations.

2. A lower equity risk premium
The equity risk premium is the return investors demand above a relatively safe interest rate. It is not directly observable; estimates vary with the model, the forecast horizon and assumptions about growth and cash flows. If investors become more confident and require less compensation for risk, the premium can shrink even while the safe rate rises.
That combination can support higher share prices. For example, a move from a 3% safe rate plus a 5% premium to a 4% safe rate plus a 3.5% premium reduces the total required return from 8% to 7.5%, before considering any change in expected earnings. The numbers here illustrate the relationship, not a market estimate.

3. The move was already expected
Markets price expectations before an official announcement. If investors have spent weeks expecting a quarter-point policy-rate increase, the announcement itself may cause little reaction. Prices can even rise if the decision is less restrictive than feared, or if the accompanying statement improves the outlook for growth and future policy.
Bernanke’s 2003 speech reported that anticipated policy changes had small and statistically unimportant stock-price effects in his sample, presumably because those changes were already incorporated into prices. A surprise—either in the rate change or in the information conveyed about future policy—can produce a different response.

4. The rate increase carried positive information
Sometimes the market interprets higher rates as evidence that policymakers see stronger underlying demand. Investors may revise up expected revenues and profits faster than they revise up discount rates. In that case, stocks can rally on the same day as a rate hike, although the rate hike itself is not necessarily the cause.
Several forces often arrive together: an economic report, a policy statement, an earnings release and changes in bond yields. Without isolating those effects, it is unsafe to say that the higher rate made stocks rise. The defensible statement is that the overall information set led investors to mark share values higher despite the rate increase.
Which interest rate is rising?
“Interest rates” can mean different instruments and time horizons. A central bank controls a short-term policy rate, while markets set yields on two-, ten- or thirty-year government bonds. Those longer-term yields reflect expected future short rates, inflation expectations, real growth and a term premium.
| Rate move | What it may signal | Questions for stock investors |
|---|---|---|
| Short-term policy rate rises | Current monetary tightening or a change in the expected policy path | Was the decision expected? How does the guidance affect future borrowing costs and demand? |
| Long-term Treasury yield rises | Higher expected inflation, stronger real growth, higher expected short rates or a larger term premium | Are profits expected to grow faster, or are valuations simply being compressed? |
| Market yields rise while policy is unchanged | Investors revising forecasts before an official decision | Did stock prices already adjust before the headline event? |
A one-day stock rally alongside a higher ten-year yield is not the same event as a rally after an unexpected policy-rate hike. Identify the rate measure, the maturity and the observation window before drawing a conclusion.
What historical evidence shows—and what it does not
Bernanke’s 2003 valuation explanation
Bernanke’s speech provides the durable present-value logic and emphasizes that expected policy changes can have little immediate effect because markets anticipate them. It is a framework for interpreting reactions, not a forecast that stocks will rise or fall after a particular modern decision.

New York Fed estimate for 1989–2002
A 2004 Federal Reserve Bank of New York study estimated that, in the June 1989–December 2002 sample, an unanticipated 25-basis-point federal-funds-rate cut was associated with roughly a 1% increase in the CRSP value-weighted stock index. Most of the estimated policy effect ran through forecast equity risk premiums, some through expected dividends and very little through expected real interest rates.
That result is sample-specific. It concerns an unanticipated cut, not a rate increase, and conditions from that period cannot be treated as a universal rule for today’s market.
European Central Bank review of U.S. equity resilience
A 2025 European Central Bank analysis examined why U.S. equities remained resilient during sharp rate rises. It pointed to strong expected earnings and historically low equity risk premiums as supports for share prices, while warning that elevated valuations and market concentration increased exposure to adverse shocks. The latest observations in that analysis were dated November 29, 2024, so its figures are historical rather than current market measurements.
For the period covered, the ECB reported expected S&P 500 earnings growth of around 18% over the following years and described such realized growth as historically rare. It also reported a median forward price-to-earnings ratio of about 30 for its “Magnificent Seven” group, compared with 20 for S&P 500 companies and a long-term median of 17. These figures describe the 2024 data window; they are not a present-day forecast or valuation reading.

1Scan for outdated or missing drivers - takes under a minute2Repair Windows errors before they cause bigger problems3Fix the driver behind crashes, sound loss and screen glitchesHow to analyze a rally during rising rates
- Name the rate. Record whether the move involved the policy rate, a short-term bill yield or a longer-term Treasury yield.
- Measure the surprise. Compare the announcement with what markets had priced beforehand. A widely expected move may have little information value.
- Identify the stated reason. Separate stronger growth expectations, inflation concerns, fiscal developments and policy surprises. Do not assume the cause from the rate chart alone.
- Check earnings revisions. Look for changes in analyst forecasts, company guidance and aggregate profit expectations. Rising forecasts can offset a higher discount rate; falling forecasts reinforce it.
- Consider the equity risk premium. Credit spreads, volatility and other risk measures can indicate whether investors are demanding more or less compensation for risk, but none is a perfect direct measure.
- Examine market composition. A concentrated index can rise because a few large companies rally even if many other stocks fall. Sector mix matters because industries differ in duration, leverage and sensitivity to economic growth.
- Set the time horizon. A same-day move may reflect positioning and surprise; a multi-month trend requires evidence about realized earnings, policy expectations and risk appetite.
Common scenarios and their likely mechanics
Growth-led rate increase
Suppose economic data convince investors that demand and productivity will be stronger. Bond yields rise as markets price firmer growth and perhaps a faster policy path. If expected corporate profits rise more than required returns, stock prices can increase. Cyclical sectors may benefit, while highly valued companies whose cash flows lie far in the future can still face pressure.
Best Value
Inflation-driven rate increase
If yields rise mainly because inflation expectations accelerate, companies may face higher wages, input costs and financing expenses. Nominal revenue can increase, but real purchasing power and margins may deteriorate. Stocks can still rise if the inflation news is less severe than feared or if profits are unusually protected, but the burden of proof is higher than in a clear growth-led episode.
Expected policy hike followed by a relief rally
Investors may have priced a large increase and a very restrictive future path. The central bank then delivers the expected hike but signals fewer future increases, slower tightening or confidence in disinflation. Long-term yields may fall even as the current policy rate rises, and stocks can rally because the path ahead is easier than feared.
Rate rise concentrated in long maturities
A higher ten-year yield can reflect stronger real growth rather than tighter near-term policy. Businesses with near-term cash generation may benefit from the growth outlook, while companies valued mostly on distant cash flows may be more sensitive to the higher discount rate. The aggregate index can therefore mask substantial differences among sectors and individual companies.
Why a rising index can hide vulnerability
An index increase does not establish that higher rates helped the typical company. Concentration can make a small group of large constituents dominate the headline return. The ECB’s 2025 review specifically identified concentration and elevated valuations as risks: strong expectations can support prices, but disappointment can produce an outsized reversal.
High expected growth is also a fragile offset. If the projected earnings fail to materialize, investors may simultaneously cut profit forecasts and raise the risk premium. That combination produces a larger valuation decline than either adjustment alone. A market that rose during a rate increase may therefore remain exposed to later earnings disappointments, inflation surprises or a renewed increase in required returns.
What not to conclude from a stock rally
- Do not conclude that higher rates are generally bullish for equities.
- Do not treat a historical 25-basis-point estimate as a trading signal or a forecast for a different period.
- Do not attribute a same-day rally to the rate move without considering simultaneous economic news and the surprise relative to expectations.
- Do not assume the equity risk premium can be observed directly; estimates depend on methods and assumptions.
- Do not use a broad index result to describe every sector or company.
The Federal Reserve notes that it can be difficult to separate the contributions of risk premiums and expected future income. That identification problem is why a careful explanation describes the competing channels and the period examined rather than claiming a single cause.
The practical answer to “Why are stocks going up when rates are rising?”
Stocks rise in that situation when the market’s upward revisions to expected cash flows, its downward revision to the equity risk premium, or its interpretation of the economic news more than offsets the present-value effect of higher rates. The result can also reflect an expected move that was already priced in, a more reassuring policy path, or gains concentrated in a few large companies.

To interpret any episode, specify which rate moved, why it moved, how much was a surprise, what happened to earnings expectations and risk premiums, and which stocks drove the index. Those details determine whether the rally is consistent with stronger fundamentals or is simply a temporary response to positioning and expectations.
