Cryptocurrency prices crash when a trigger changes investors’ expectations or willingness to take risk, then market mechanics turn the initial selling into a feedback loop. A macroeconomic shock, a crypto-specific failure, an operational incident or a loss of confidence can start the move. Leverage, automatic liquidations, falling collateral, thin order books and stablecoin stress can amplify it. Connections with equities and other financial assets can transmit some of the pressure beyond crypto, especially during turbulent periods.

There is no single crash pattern. The useful question is not only “what caused the first drop?” but also “which mechanisms multiplied it, and where did the stress travel?”

The sequence from a shock to a crash

A sell-off usually develops in stages, although real events can overlap or skip stages. First, new information changes expectations. Traders may mark down future cash flows, question a project’s solvency, reduce risk or rush to redeem a token. Next, orders to sell overwhelm available bids. Prices fall, which can activate leverage rules, collateral thresholds and risk limits. Those forced or defensive sales add supply, causing another price decline. Confidence then weakens further, bringing in more voluntary sellers.

  1. Trigger: adverse macro-financial news, a crypto failure, an operational problem or a broad loss of confidence changes perceived value or risk.
  2. Price response: sellers hit available bids. If market depth is limited, a relatively concentrated order can move the price substantially.
  3. Mechanical amplification: margin calls, maintenance requirements, liquidations and collateral rules convert a discretionary decision into additional selling.
  4. Confidence feedback: falling prices raise doubts about other projects, venues, reserves or counterparties, prompting withdrawals and further risk reduction.
  5. Transmission: shared collateral, stablecoins, common investors and links to traditional markets carry part of the stress to other crypto assets or financial markets.

This sequence is a framework, not a law. Some declines stop after the initial repricing; others become disorderly because several amplifiers operate at once.

What can trigger a cryptocurrency sell-off?

Macro-financial news

Interest-rate expectations, recession fears, changes in financial conditions or a sudden move away from risky assets can reduce demand for speculative investments. Crypto may fall alongside equities or other risk-sensitive assets when investors are raising cash or cutting exposure. A macro trigger does not prove that crypto caused the broader market move; it identifies the information that changed risk appetite.

Crypto-specific failures

A collapsed issuer, exchange, lending platform or major protocol can make traders reassess the safety of related tokens and counterparties. The first selling may be concentrated in the affected asset, then spread as holders look for similar exposures elsewhere. The International Monetary Fund’s 2023 working paper found that spillovers among crypto and financial assets increased during turbulent episodes associated with negative economic-financial news, crypto-market events or exogenous shocks. Its results are evidence from a particular model and sample, not a claim that every failure produces the same chain reaction.

Operational or external shocks

Network outages, security incidents, abrupt policy announcements or a shock outside finance can change trading conditions even when an asset’s long-term fundamentals have not changed. If an event arrives when liquidity is already thin, the price response can be disproportionately large.

Loss of confidence

Crypto markets rely heavily on expectations about convertibility, governance and future demand. Rumors or visible stress can therefore become self-reinforcing: holders sell because they fear others will sell, and the resulting price action appears to confirm the original concern. Confidence is a trigger in some episodes and an amplifier in others.

Why leverage makes a decline accelerate

Leverage lets a trader control a position larger than the trader’s posted collateral. That increases gains when prices rise, but it also makes a modest adverse move capable of exhausting the margin supporting the position.

Maintenance requirements and automatic closure

When collateral falls below a venue’s maintenance requirement, the venue can close the position automatically. The resulting sale is not a fresh investment decision based on a new valuation; it is a risk-control action required by the trading agreement. Those forced sales add supply during an already falling market.

The process can cascade. One liquidation pushes the price lower, which moves another account below its threshold, causing another liquidation. The IMF’s October 2021 Global Financial Stability Report said sharp declines during May were likely exacerbated by high leverage that led exchanges to automatically liquidate margin and futures positions.

Why liquidations can cluster

Leverage is often concentrated around similar price levels. Traders using comparable collateral, contracts or risk settings may therefore face liquidation at roughly the same time. A fast price gap can also leave insufficient bids at the expected execution price, producing more slippage and larger losses than a slow decline would.

Liquidations are an amplifier, not necessarily the original cause. They explain why selling pressure can persist after the initial news has been fully absorbed, but they do not identify what changed expectations in the first place.

How DeFi collateral creates an automatic feedback loop

Collateralized decentralized-finance lending uses protocol rules rather than a conventional loan officer’s renegotiation process. A borrower deposits one token, borrows another and must keep the collateral above a required value relative to the debt.

The threshold process

  1. A collateral token loses value, or the borrowed asset becomes more expensive relative to it.
  2. The collateral ratio falls toward the protocol’s liquidation threshold.
  3. Once the threshold is crossed, an eligible liquidator repays some or all of the debt.
  4. In exchange, the liquidator receives the borrower’s collateral, usually with a liquidation bonus defined by the protocol.
  5. The collateral is sold or otherwise reused, adding pressure to the market for that token.

An IMF speech from June 2022 described this mechanism and emphasized that smart-contract rules can execute in a fast-moving market without the kinds of renegotiation available in many conventional loans. Oracle design, transaction congestion and available liquidator capital can affect how smoothly the process works, but the core risk is simple: a falling collateral price can create forced selling that pushes the price down again.

Why shared collateral matters

If several protocols accept the same token, a fall in that token’s price can activate liquidations across venues. Borrowers may also use borrowed assets to buy other crypto assets, creating indirect links between markets. The resulting network is more interconnected than a single lender-borrower relationship, so the relevant question is which assets, contracts and wallets share exposure.

Liquidity: why the same order can have very different effects

Liquidity is the market’s ability to absorb buying or selling without a large price change. A deep order book can take substantial orders with relatively little movement. Under stress, market makers may reduce quotes, cancel orders or widen the distance between bids and asks. The remaining depth may be too small for concentrated selling, so prices gap through several levels.

Thin liquidity magnifies every other amplifier. A liquidation that might have been absorbed in normal conditions can move the market sharply during a rush for the exit. Lower prices then trigger more margin breaches and stop-loss orders. This is why a crash can look discontinuous rather than like a smooth adjustment.

Liquidity also varies by venue, trading pair and time of day. A price shown on one exchange may not be executable in the size needed by a liquidator. Fragmented markets can delay arbitrage between venues, allowing temporary price differences and additional stress.

Stablecoins: an important but non-uniform transmission channel

Stablecoins are crypto assets designed to maintain a stable value relative to a reference asset. The U.S. Securities and Exchange Commission’s Division of Corporation Finance stated on April 4, 2025: “A stablecoin is a type of crypto asset designed to maintain a stable value relative to a reference asset, such as USD or another fiat currency, or a commodity like gold, or a pool or basket of assets.” That definition covers a broad family; it does not mean every stablecoin has the same backing or risk.

Redemptions and reserve liquidity

Many stablecoins are backed by fiat-denominated short-term assets. The Bank for International Settlements’ October 2024 working paper notes that money-like liabilities supported by assets that can become illiquid expose issuers to liquidity-run risk. If holders rush to redeem, an issuer may need to sell reserve assets quickly, even in unfavorable conditions. Concern about reserves can also make traders sell the stablecoin below its intended reference value, disrupting collateral and settlement throughout crypto markets.

Algorithmic or linked designs

Some structures use a second token, market incentives or a reserve mechanism rather than the same type of liquid assets described above. Their failure modes differ. The IMF’s June 2022 account of the Terra/UST episode describes a peg mechanism linking UST and LUNA. When the peg came under pressure, the Luna Foundation Guard released reserves to defend it; the resulting large Bitcoin inflow to the market dragged down Bitcoin prices and aggravated the wider crypto sell-off.

That episode is an example of a particular design and response, not a general property of all stablecoins. A stablecoin’s collateral, redemption terms, governance and reserve policy must be examined separately.

What the BIS result does and does not show

In its model and sample, the BIS study found that crypto shocks negatively affected stablecoins, while money-market-fund assets and broader traditional-financial variables did not react to those shocks. This is a limited empirical result, not proof that stablecoin problems can never affect traditional markets. The outcome depends on the assets, period, assumptions and variables included in the analysis.

The SEC staff statement’s covered category is narrower still: dollar-linked stablecoins designed for one-for-one U.S.-dollar value and redemption and backed by qualifying low-risk, readily liquid reserves. It is a dated staff view about that defined category, not a blanket description of every stablecoin or a complete statement of later regulation.

How sell-offs spread across crypto assets

Shared collateral and forced sales

When the same token is pledged in multiple lending systems or used as margin on several venues, a decline can generate sales in parallel. The price of one asset can therefore affect borrowers and traders who never held the original failing project.

Common investors and portfolio de-risking

Funds, market makers and individual traders often hold several assets. A loss in one position can lead them to sell liquid positions elsewhere to meet withdrawals, reduce leverage or raise cash. This portfolio channel does not require the assets to share a technical connection.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Stablecoin settlement

Stablecoins are widely used as trading collateral and as a route between positions. A loss of confidence in one can cause users to move into another stablecoin, fiat currency or cash-like asset. The resulting redemptions and rebalancing can change liquidity across many pairs at once.

Information and narrative effects

News travels faster than balance sheets can be inspected. A visible failure can lead traders to question projects with similar governance, reserves or business models. Such repricing may be rational risk assessment, indiscriminate selling or a mixture of both; price correlation alone cannot identify which.

When crypto stress reaches traditional markets

Crypto and traditional assets can become more connected when the same investors trade both, when institutions use common funding sources or when a broad risk-off episode affects all speculative assets. Spillover measures capture how movements in one market help explain movements in another, but they are not the same as proof of a single causal pathway.

An IMF note published in January 2022, Cryptic Connections: Spillovers between Crypto and Equity Markets, reported that Bitcoin volatility spillovers to the S&P 500 and MSCI emerging-markets indices rose by about 12–16 percentage points after the onset of the COVID-19 pandemic. Bitcoin return spillovers rose by about 8–10 percentage points in the same comparison. The note also estimated that Bitcoin spillovers explained about 14–18% of variation in global equity-price volatility and 8–10% of variation in equity returns during the studied period.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Those are historical, model-based estimates. They are not current readings, a market-wide crash frequency or evidence that Bitcoin alone caused the equity moves. The IMF’s 2023 study likewise found that spillovers tended to rise during turbulent episodes and that their direction and magnitude changed across periods. A future event could produce weaker, stronger or differently directed links.

How to analyze a particular crash

To avoid confusing a trigger with an amplifier, examine an episode in a fixed order.

  1. Identify the first dated information. Was it macroeconomic, crypto-specific, operational or primarily a confidence event?
  2. Map the exposed instruments. List the spot assets, derivatives, lending pools, stablecoins and venues directly connected to the event.
  3. Check leverage. Look for maintenance-rule breaches, margin calls and automatic liquidations. A liquidation spike explains additional supply, not necessarily the initial shock.
  4. Assess liquidity. Compare the size and concentration of selling with available bids across venues. Thin depth and fragmented trading can explain abrupt gaps.
  5. Trace collateral. Determine whether the falling token backed loans or derivatives elsewhere and whether protocol thresholds were crossed.
  6. Test stablecoin links. Examine the design, reserves, redemption terms and any reserve-asset sales rather than treating all stablecoins as interchangeable.
  7. Separate transmission from coincidence. Use timing, contractual links and flow evidence where available; do not treat correlation or a spillover statistic as proof of direct causation.

Common misconceptions about crypto crashes

  • “Leverage caused the crash.” Leverage often amplifies a decline. The initiating event may have been unrelated news or a confidence shock.
  • “Every stablecoin has the same run risk.” Backing, redemption rights and mechanisms differ materially.
  • “A crypto sell-off always infects stocks.” Historical studies found changing spillovers, not a guaranteed route into equities.
  • “A liquidation price is a forecast.” It is a rule-based threshold under specified collateral and maintenance assumptions; actual execution depends on market conditions.
  • “A historical spillover percentage is today’s number.” The IMF estimates describe particular samples and periods and should not be presented as live measurements.

What the evidence can—and cannot—tell you

Official studies from the IMF, BIS and SEC through April 2025 document mechanisms and historical relationships, but they do not predict the timing, depth or duration of the next crash. Market structure changes as leverage, regulation, custody, stablecoin design and investor participation change. A responsible assessment therefore states the geography, asset design, sample period and model behind every statistic.

The practical conclusion is to distinguish why selling began from why it became severe. Triggers alter expectations. Leverage, automatic liquidation, collateral thresholds, liquidity shortages and confidence effects determine how much additional selling follows. Shared investors, stablecoins and financial-market connections determine where the stress travels—and historical spillover estimates show that those links can change substantially across episodes.
