Central banks watch inflation and currency movements together because an exchange-rate change can alter the domestic price of imported goods, energy, food, machinery and production inputs. Those initial price changes can spread through wages, contracts and business pricing, affecting inflation beyond the border.
A falling currency does not automatically require an interest-rate change or foreign-exchange intervention. Policymakers assess why the currency moved, how persistent the move may be, whether inflation expectations remain anchored, and whether financial-stability risks are emerging. The same percentage move can therefore produce very different inflation outcomes in different countries and periods.

How an exchange-rate move reaches inflation
The exchange rate is the price of one currency in terms of another. When a currency depreciates, residents need more domestic currency to buy the same amount of foreign currency. Imported products and imported inputs therefore become more expensive in domestic-currency terms, unless foreign-currency prices fall enough to offset the movement.

The most immediate effect is usually visible in import prices. A retailer paying in dollars for a phone, medicine or industrial component faces a higher domestic-currency bill after a depreciation. An importer may pass that increase on to wholesalers and consumers, absorb part of it in its margin, renegotiate supply contracts, or switch suppliers. The size and speed of the resulting consumer-price increase depend on contracts, inventories, competition and the product’s share of the consumption basket.

Imported inputs matter even when the final product is made domestically. Fuel, fertilizer, semiconductors, transport services, software licences and machinery can all have foreign-currency costs. A manufacturer may initially protect its selling price by accepting a lower margin, but later adjust prices if the higher input bill persists.
Second-round effects inside the economy
Exchange-rate pass-through is not limited to goods priced at the border. Businesses may revise prices for domestically produced goods that use imported materials. Workers and employers may negotiate higher wages if they expect the cost of living to keep rising. Landlords, suppliers and service providers can reset contracts using the higher expected inflation rate. These responses create broader, more persistent inflation pressure.
That chain is not automatic. Domestic producers may have spare capacity, retailers may compete aggressively, households may cut demand, and firms may absorb a temporary cost increase. If people believe the central bank will return inflation to target, a one-time imported-price shock is less likely to become a continuing cycle of price and wage increases.
Pass-through varies by country and by episode
There is no universal rule saying that a 1 percent currency depreciation causes a fixed percentage increase in inflation. The response differs with the starting inflation rate, the state of the economy, the currency used in trade contracts, the structure of imports, firms’ pricing power and the credibility of monetary policy.

An International Monetary Fund study of advanced and emerging economies found that pass-through is significantly larger during periods of high inflation and elevated uncertainty. The same study reports higher pass-through when exchange-rate fluctuations are driven by U.S. monetary policy. A separate IMF working paper, published December 13, 2016, analyzed 62 advanced and emerging economies and linked stronger policy performance in delivering price stability with a smaller response of non-border prices to exchange-rate movements.
Conditions that can amplify the effect
- Already-high inflation: Firms are more likely to adjust prices quickly when costs are rising broadly and frequently.
- Elevated uncertainty: Businesses may protect margins by repricing sooner or adding larger buffers to quoted prices.
- Weakly anchored expectations: If households and companies doubt that inflation will return to target, a temporary import shock can influence wages and contracts.
- Large imported-input exposure: Economies that rely heavily on foreign fuel, food, components or capital equipment have more channels for a depreciation to affect domestic prices.
- Foreign-currency debt: A depreciation raises the domestic-currency value of debt service, potentially forcing borrowers to cut spending or raise prices.
- Limited competition: Firms with greater pricing power may pass through cost increases more completely.
Conditions that can reduce the effect
- Credible price stability: When inflation expectations remain anchored, firms may treat the exchange-rate move as temporary.
- Stable contracts and hedging: Importers may have fixed-price contracts or financial hedges that delay the effect.
- Weak demand: Companies may be unable to raise prices without losing customers.
- Local sourcing and flexible supply: Domestic substitutes can limit the amount of foreign-currency costs in final prices.
- An appreciation by trading partners: If the currency move reflects different movements against different currencies, the effective exchange rate may change less than a bilateral rate suggests.
What central banks examine alongside the exchange rate
Monitoring a currency is part of assessing the inflation outlook, not proof that the central bank has a fixed exchange-rate target. Policymakers typically separate the movement itself from the forces causing it.
The cause of the movement
A depreciation caused by stronger domestic demand may signal overheating and require a different response from a depreciation caused by a global risk shock. A currency can also move because interest rates abroad changed, commodity prices shifted, investors rebalanced portfolios, or a country’s trade outlook changed. The appropriate policy depends on whether the movement helps the economy absorb a shock or instead threatens inflation and financial stability.

A brief market move may have little lasting effect if prices and expectations do not adjust. A prolonged decline is more likely to pass through supply chains and contracts. Central banks also look at a trade-weighted or effective exchange rate rather than relying on one bilateral rate, because trade and invoicing are spread across several currencies.

Inflation expectations and credibility
Expectations influence how a temporary shock becomes future inflation. Clear communication, a credible target and a demonstrated willingness to act can keep expectations anchored. The IMF’s Monetary and Capital Markets Department described central-bank communication in December 2022 as an important part of monetary-policy frameworks, particularly when exchange-rate flexibility exposes the economy to external shocks.
Financial-stability risks
A depreciation can strain companies or households with foreign-currency liabilities, weaken banks’ borrowers, and increase margin calls or refinancing costs. Those effects can damage credit supply even if the initial inflation impact is modest. Conversely, defending a currency with very high interest rates can weaken borrowers with domestic-currency debt and intensify a downturn. Central banks therefore assess inflation and financial stability together rather than treating the exchange rate as an isolated target.
Does every currency move trigger intervention?
No. In a flexible exchange-rate regime, ordinary movements are often allowed to adjust to economic fundamentals. The IMF stated in its October 14, 2022 guidance, “Given fundamental drivers, the appropriate response is to allow the exchange rate to adjust while using monetary policy to keep inflation close to its target.”

Foreign-exchange intervention (FXI) means the central bank buys or sells foreign currency, usually using official reserves, to influence market conditions. Intervention can be costly: reserves are finite, losses are possible, and an attempt to resist a persistent fundamental force may fail or undermine credibility. It can also complicate the monetary-policy stance if purchases or sales change domestic liquidity.

The IMF’s 2023 Integrated Policy Framework describes FXI as a possible complement to monetary policy when a large depreciation risks de-anchoring inflation expectations. Its stated conditions include a risk that monetary policy alone would impose high costs, sufficient reserves for intervention to be effective, and low enough costs from adding FXI. These are conditions for a case-by-case decision, not a rule that every depreciation should be resisted.
How policy choices involve trade-offs
| Policy response | Potential inflation effect | Main trade-off or risk |
|---|---|---|
| Raise the policy interest rate | Can support the currency, weaken demand and help return inflation to target. | Higher borrowing costs can reduce investment, employment and household spending. |
| Hold or adjust rates gradually | Allows more information about whether the currency move and price shock are temporary. | Waiting can permit expectations and domestic prices to drift higher if the shock is persistent. |
| Use foreign-exchange intervention | May smooth disorderly markets or limit a depreciation that threatens expectations and financial stability. | Uses reserves, can alter liquidity, and may be ineffective against durable fundamental pressure. |
| Allow the currency to adjust | Lets prices and demand absorb external shocks without exhausting reserves. | Imported goods and inputs become more expensive, and inflation may rise in the short run. |
| Communicate the reaction function | Can anchor expectations by explaining the inflation objective and policy conditions. | Ambiguous or inconsistent messages can reduce credibility rather than strengthen it. |
These tools are not mutually exclusive. A central bank might allow a currency to move, change interest rates in response to the inflation outlook, and use limited intervention to address a disorderly market or a specific financial-stability risk. The mix depends on the exchange-rate regime, reserve position, institutional credibility and the source of the shock.

In an October 2022 article, the IMF reported that “An average 10 percent dollar appreciation is estimated to pass through to 1 percent inflation.” This is an average estimate, not a guaranteed result for an individual country, currency pair or episode. It refers to the relationship estimated across the situations studied and should not be used as a mechanical forecast.

The IMF’s April 28, 2023 working paper, “State-Dependent Exchange Rate Pass-Through,” examined advanced and emerging markets over 30 years. Its finding that pass-through rises during high inflation, elevated uncertainty and exchange-rate fluctuations driven by U.S. monetary policy reinforces the need to attach conditions to any estimate. A country with low, stable inflation and well-anchored expectations may experience a smaller and slower response than the average, while a country facing severe uncertainty may experience a larger one.

Researchers also distinguish import-price adjustment at the border from changes in other domestic prices. A depreciation can show up quickly in customs or wholesale prices without producing an equally large change in rents, services or locally produced goods. Conversely, once expectations and wage-setting change, non-border prices can continue rising after the initial import shock fades.
A practical framework for interpreting a currency shock
When reading a central-bank statement or economic report, work through these questions in order:
- Which exchange rate moved? Identify the bilateral rate, the trade-weighted rate and the direction of movement. A currency may fall against the dollar while remaining stable against its broader trading-partner basket.
- What caused the move? Separate domestic policy, foreign monetary policy, commodity prices, risk sentiment and changes in trade or growth expectations.
- How exposed are prices? Check the economy’s dependence on imported energy, food, manufactured inputs and foreign-currency services.
- What is happening to expectations? Look at surveys, market-based measures, wage negotiations and the language used by firms when setting prices.
- Is inflation broadening? Distinguish a temporary jump in a few imported items from persistent increases across services, wages and domestically produced goods.
- Are financial risks rising? Examine foreign-currency debt, bank balance sheets, liquidity conditions and the functioning of foreign-exchange markets.
- What can policy realistically achieve? A rate increase may restrain demand but cannot immediately create more fuel or food. Intervention may smooth trading but cannot permanently replace an adjustment required by fundamentals.
Why communication changes the outcome
Two countries can experience similar depreciations and see different inflation results because people form different expectations about the policy response. If a central bank clearly explains that it will look through a temporary relative-price change but will act if inflation becomes persistent, businesses have less reason to build a permanent shock into every price and wage decision.

It can, however, limit the second-round spread into non-border prices. The 2016 IMF analysis linked stronger policy performance in delivering price stability with a smaller response of prices beyond the border import stage. That relationship helps explain why central banks monitor communication, expectations and the exchange rate as parts of one framework.
The central distinction: watching is not targeting
Inflation-targeting central banks generally watch currency movements because the exchange rate affects the inflation forecast and financial conditions. They do not necessarily promise to keep the currency at a particular level. A flexible rate can absorb external shocks by changing relative prices, while monetary policy focuses on returning inflation to its target over an appropriate horizon.
Intervening or changing rates solely to reverse an ordinary market movement could create larger costs than the original move. Conversely, ignoring a disorderly depreciation that threatens to unanchor expectations or destabilize foreign-currency borrowers can also be costly. The policy question is therefore not “Did the currency fall?” but “What does the fall imply for future inflation, expectations, output and financial stability, and which available tools can address those risks at the lowest overall cost?”
