Growth stocks usually come under more valuation pressure than value stocks when inflation and interest rates rise. Their prices depend heavily on profits expected years in the future, and higher discount rates reduce the present value of those distant cash flows. Inflation can add a second drag by lifting required returns and reducing expected real earnings growth. This is a tendency, not a rule: growth shares can still rise when rates increase if the move reflects stronger productivity, demand or company earnings rather than an effort to suppress the economy.
The basic mechanism: higher rates reduce the value of distant profits
A stock is worth the present value of the cash it is expected to generate. In simplified form, present value equals a future cash flow divided by (1 + discount rate) raised to the number of years until that cash arrives. When the discount rate rises, every future payment is worth less today. The effect compounds with time, so a business whose valuation depends on profits far in the future is affected more than one producing substantial cash now.

The Federal Reserve Bank of Atlanta’s equity-duration discussion summarized the relationship plainly: “High-growth stocks are more sensitive to changes in interest rates than low-growth stocks.” Rapidly growing companies often have a larger share of their value tied to expansion many years ahead. That gives them longer equity duration, a measure of how sensitive a share price is to changes in required returns.
A simple illustration
Suppose an investor expects a single $100 cash flow in 10 years. At a 5% discount rate its present value is about $61.39; at 7% it is about $50.83. The example is not a stock forecast, but it shows why a two-percentage-point rate move can matter more for distant cash flows than for near-term earnings.

Why the market reacts before official rates move
Share prices incorporate expected future policy. If investors anticipate higher inflation and a central-bank response, long-term bond yields and equity discount rates can rise before the policy rate changes. Conversely, a rate increase that was fully expected may cause little additional damage, while a surprise can trigger a sharper repricing. Real rates, nominal rates, inflation expectations and risk premiums can all move independently.
How inflation affects both sides of the valuation equation
Inflation does more than push bond yields higher. It can alter the cash flows being discounted and the return investors demand for owning them.
Higher required real returns
A Federal Reserve analysis by Steven A. Sharpe (1999) estimated that a one-percentage-point increase in expected inflation raised required real returns by about one percentage point and, in that study’s model and sample, implied an average 20% decline in the level of stock prices. The figure is a model-based average, not a prediction for every company or inflation episode. It reflects the mechanical effect of investors requiring more compensation after adjusting for purchasing-power loss.

If prices for labor, components, energy and financing rise faster than a company can raise its selling prices, nominal revenue may increase while real profit growth slows. A firm with weak margins or little pricing power can therefore suffer even if its reported sales are higher. Lower expected real earnings reduce the numerator in a valuation, while higher required returns increase the denominator.

Rates can remove a long-running valuation tailwind
A Federal Reserve study covering 1989–2019 found that declining risk-free rates accounted for all of the expansion in price-to-earnings multiples in its analysis. Lower interest expenses and corporate taxes explained more than 40% of real corporate-profit growth over that period. The findings help explain why a reversal toward higher rates can remove support that investors had come to expect. They do not determine the return of any individual stock.
Why the source of inflation determines the outcome
Inflation is not a single, uniform shock. The same increase in expected inflation can have different effects depending on whether it arrives with stronger real growth or with supply damage and restrictive policy.
Growth-supportive, or “good,” inflation
Demand that is strong because households and businesses are expanding can push prices higher alongside sales, employment and productivity. Companies may report better earnings forecasts, and investors may tolerate somewhat higher rates if the expected cash-flow growth is large enough. A 2025 Federal Reserve study found that when inflation was perceived as “good inflation” associated with stronger growth, increases in expected inflation could reduce credit spreads and raise equity valuations.
Supply-driven, or “bad,” inflation
Energy shortages, disrupted production or other supply constraints can raise prices while reducing output. Margins are squeezed, real growth expectations fall and central banks may tighten policy to prevent inflation from becoming persistent. The same 2025 study found weaker or potentially reversed valuation effects when inflation was perceived as “bad inflation.” Growth companies with unprofitable operations or heavy investment needs are especially exposed if financing becomes scarce at the same time.

Policy credibility and the size of the shock
If investors believe inflation will return to target, long-term expectations may remain anchored and the damage can be contained. If credibility weakens, markets may demand a larger risk premium. A gradual, well-telegraphed move can be easier to absorb than a sudden repricing, even when the eventual policy rate is identical.
Growth stocks versus value stocks
Value stocks are not automatically safe havens, but their valuations often rely more on nearer-term cash flows and lower multiples. That generally gives them shorter duration. The comparison below describes typical tendencies, not guarantees for every sector or company.
| Exposure | Typical growth-stock profile | Typical value-stock profile | Why it matters when rates rise |
|---|---|---|---|
| Cash-flow duration | More value tied to earnings many years ahead | More cash generated in the near term | Higher discount rates usually reduce the growth valuation more sharply |
| Starting valuation | Often trades at a higher price-to-earnings or sales multiple | Often trades at a lower multiple | There is more room for multiple compression when expectations reset |
| Profitability | Can include companies still investing ahead of profits | More often includes established cash generators | Unprofitable firms may need external capital at the worst time |
| Pricing power | Ranges from strong software franchises to highly competitive businesses | Ranges from regulated utilities to cyclical producers | The ability to pass on costs can offset inflation damage |
| Debt exposure | Leverage varies widely; refinancing can be material | Some sectors are also highly leveraged | Interest expense can reduce earnings regardless of style label |
Because the categories are broad, a profitable growth company with net cash can be less rate-sensitive than a highly indebted value company. Sector composition also matters: a value index heavy in banks, energy or commodities responds differently from one dominated by defensive businesses.

How much value depends on distant growth
Two companies can have the same headline growth rate but different duration. One may already produce substantial free cash flow; the other may be valued mainly on a large terminal value far in the future. The second is more vulnerable to a discount-rate increase.

Pricing power and cost structure
Businesses with differentiated products, switching costs or contractual price adjustments may pass higher costs to customers. Firms selling interchangeable products usually have less room to do so. Watch gross-margin guidance, wage exposure, input costs and the lag between a cost increase and a price change.
Profitability and external financing
A Federal Reserve note found that firms with low book-to-market ratios—its definition of growth firms—were more sensitive to contractionary monetary-policy shocks than value firms. The paper linked the difference to greater reliance on external financing and greater exposure to discounting future cash flows. Companies that must issue stock, refinance debt or borrow to fund routine operations face a larger hurdle when credit conditions tighten.
Leverage and refinancing dates
Floating-rate debt reprices quickly. Fixed-rate debt delays the impact but can create a refinancing cliff when maturities arrive. Compare interest expense with operating income, the share of debt maturing in the next few years and the interest-rate assumptions in management guidance.

What happens in common rate-and-inflation scenarios
| Market scenario | Likely first pressure | What could offset it |
|---|---|---|
| Rates rise because growth and productivity forecasts improve | Multiple compression, especially for long-duration shares | Upward earnings revisions can outweigh the discount-rate effect |
| Rates rise because the central bank is restraining demand | Lower sales forecasts, tighter financing and lower multiples | Strong balance sheets and essential products may limit damage |
| Supply-driven inflation with falling real growth | Margin pressure plus higher discount rates | Pricing power, low input intensity or inflation-linked contracts |
| Inflation expectations fall and real yields decline | Less valuation pressure | Growth shares can rebound even without immediate earnings upgrades |
| Nominal yields rise but expected real growth rises faster | Short-term volatility | Large, credible improvements in future cash flows |
Can growth stocks still rise during inflation?
Yes. A growth stock can rise when inflation is elevated if its expected cash-flow growth, pricing power or competitive position improves by more than its discount rate. Markets price changes in expectations, not the inflation number in isolation. A company that raises prices without losing customers, gains share in a constrained market or becomes more productive may deliver higher real earnings even as the broader economy faces inflation.
Best Value
The reverse is also possible: inflation can be moderate while a richly valued company falls because investors revise its long-term growth assumptions or required return. This is why the inflation rate alone is a poor timing signal.
Should investors automatically switch from growth to value?
No universal rotation rule follows from the evidence. A move from growth to value can reduce portfolio duration, but it also changes sector exposure, credit exposure and the sources of potential return. Value stocks can be hurt by recession, falling commodity prices, weak loan demand or their own leverage. Selling after a rate shock can also lock in a valuation change that the market has already fully priced.
A disciplined way to assess the decision
- Identify the reason for the rate move. Determine whether markets are responding to stronger real growth, supply-driven inflation, tighter central-bank policy or a rise in risk premiums.
- Separate valuation from business quality. Examine the price-to-earnings or price-to-sales multiple alongside realistic revenue, margin and cash-flow assumptions. A lower multiple does not make weak economics attractive, and a high multiple does not automatically make a durable franchise uninvestable.
- Estimate cash-flow duration. Ask how much of the valuation depends on profits after five or ten years, and test what happens if the discount rate or terminal growth assumption changes.
- Check financing resilience. Review cash on hand, free cash flow, debt maturities, floating-rate exposure and the company’s ability to raise capital without issuing shares at distressed prices.
- Test inflation pass-through. Look for evidence in contracts, historical margins and customer behavior that the business can raise prices faster than its costs.
- Compare alternatives on the same risks. If considering value stocks, evaluate their duration, leverage and cyclical exposure rather than treating the style label as protection.
- Use position sizing and diversification. A portfolio can reduce concentration in long-duration assets without making an all-or-nothing forecast about rates.
How to read market signals without overinterpreting them
Nominal yields versus real yields
Nominal Treasury yields combine expected inflation and a real return. Real yields, where available, are a cleaner indicator of the discount-rate pressure on long-lived assets. A rise in nominal yields caused mostly by higher expected inflation is not identical to a rise in real yields caused by tighter policy.

A parallel rise across maturities signals something different from a short-rate spike with falling long-term yields. The former can pressure all valuation models; the latter may indicate expectations of eventual economic weakness. Neither pattern gives a guaranteed stock-style outcome.
Earnings revisions and credit spreads
Watch whether analysts are cutting or raising long-term earnings estimates and whether corporate credit spreads are widening. Wider spreads increase the financing cost beyond the risk-free rate. Improving earnings revisions can offset some multiple contraction, while falling revisions compound it.
What the evidence can and cannot tell you
Historical and Federal Reserve research supports a greater average rate sensitivity for growth companies, but it does not provide a reliable universal percentage return after a rate increase. Results depend on the starting valuation, whether the move was anticipated, real versus nominal rates, policy credibility, company fundamentals and the inflation regime. The 1999 Sharpe estimate is tied to a particular model and sample; the Atlanta Fed duration explanation describes a mechanism; and the more recent studies document that responses vary over time. None is a promise about an individual stock or a recommendation to trade.
Practical takeaway
When inflation and interest rates rise, expect the greatest pressure on growth stocks whose valuations depend on distant, uncertain profits, external financing and weak pricing power. Expect less pressure when higher rates accompany stronger productivity and earnings, or when a company can raise prices, fund itself internally and deliver near-term cash flow. Compare the cause of the rate move and the economics of each business before changing a portfolio; the growth-versus-value label is only a starting point.
