What Tokenization Means for Institutional Finance and How Onchain Assets Work

Tokenization in finance is the process of creating and recording a digital representation of an asset or claim on a programmable platform. The token is not automatically the asset itself, proof of ownership, a redemption guarantee, or a source of liquidity. Its legal effect depends on the instrument, governing documents, jurisdiction, and the records that establish enforceable rights.

For institutions, the practical question is therefore not simply whether an asset is “onchain.” It is what the token represents, which record controls, how transfers and redemptions work, what settlement money is used, and who is responsible when software, custody, data, or governance fails.

What does tokenization mean in finance?

The Bank for International Settlements (BIS) and the Committee on Payments and Market Infrastructures (CPMI) define tokenisation as “the process of generating and recording a digital representation of traditional assets on a programmable platform.” In this context, a programmable platform is commonly based on distributed ledger technology (DLT), although the precise architecture differs by project.

Tokenisation can represent a traditional financial asset, a physical asset, or a newly created claim against an issuer. Examples described in official work include government debt, equity interests in debt funds, bank deposits, payment tokens, gold and real-estate interests. A token may also represent a contractual claim whose value depends on the issuer rather than on a separately held asset.

That technical representation does not settle the legal classification. A token can be linked to a security, deposit, fund interest, commodity claim or another instrument, but the rights come from the legal arrangement and applicable law. The Financial Stability Board (FSB) report published on 22 October 2024 excludes central bank digital currencies and crypto-assets from its scope because those subjects are treated in other work.

The four layers behind an onchain asset

“Onchain” means that a record, transfer or piece of execution is maintained on a blockchain or another DLT platform. An institutional arrangement normally has several connected layers rather than one object that does everything.

1. Reference asset or claim

This is the economic thing being represented: a bond, bank deposit, fund interest, real-estate interest, gold claim or an obligation of an issuer. It may be a physical asset, a financial asset or only a contractual claim.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

2. Legal and financial instrument

This layer defines what the holder can enforce. It includes ownership or payment rights, maturity, interest, redemption, transfer restrictions, insolvency treatment, voting rights and the authoritative records. In some structures, the token itself is the controlling record; in others, a registrar, custodian or issuer ledger remains legally decisive.

3. Token and programmable platform

The token is the digital representation and the platform supplies rules for issuance, transfer, permissioning, freezes, upgrades or automated actions. Smart-contract code can enforce some rules, but code cannot by itself resolve every legal dispute or guarantee that an off-platform asset exists.

4. Services and settlement

Custodians, transfer agents, data providers, oracles, bridges, identity systems and platform operators may connect the token to the outside world. A separate settlement asset—such as central-bank money, tokenised commercial-bank money, a stablecoin or another instrument—may be used to pay for a transfer. Each dependency introduces its own credit, liquidity, operational and governance risks.

How onchain assets work in practice

  1. Structure the rights. The issuer defines the asset or claim, holder rights, restrictions, redemption process, default treatment and governing law. The token design should match those terms rather than substitute for them.
  2. Create the authoritative record. An issuer, registrar or custodian records the reference asset and establishes how the token is connected to that record. Some designs use a segregated pool of assets; others create a direct claim against the issuer.
  3. Issue tokens. A smart contract or permissioned ledger creates a specified number of units. Identity checks, investor eligibility and issuance limits can be enforced before tokens are delivered.
  4. Transfer under platform rules. A holder signs a transaction with a key or uses an institution-managed account. The platform validates the transaction and updates balances. Transfer rules may block unapproved addresses, enforce holding periods or require an intermediary’s approval.
  5. Settle payment. Delivery of the token may be linked to payment in a designated settlement asset. The design must address timing, failed payments, liquidity and what happens if the settlement network is unavailable.
  6. Service the instrument. Coupons, dividends, voting, collateral calls, corporate actions and reporting can be recorded or triggered through the platform, while external agents may still calculate values or provide legally required notices.
  7. Redeem, mature or unwind. At maturity or on request, the holder follows the documented redemption process. The token may be burned, locked or exchanged for cash or the reference asset. Redemption is a contractual and operational process, not an automatic consequence of being onchain.

Does a token represent ownership of the underlying asset?

Sometimes, but not by default. The answer depends on the instrument documents, the jurisdiction and which record the law recognises as authoritative. A token may confer direct title, a beneficial interest through a custodian, a security or deposit claim against an issuer, or only a contractual right to receive a specified payment.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Before treating a token as ownership, an institution should establish:

  • Which document grants the holder’s rights and which ledger controls if records conflict.
  • Whether the reference asset is segregated, pledged, rehypothecated or merely promised by an issuer.
  • Who can redeem, when redemption is available and whether gates, fees or minimum sizes apply.
  • What happens in the custodian’s, issuer’s or platform’s insolvency.
  • How mistaken transfers, stolen keys, court orders and disputed transactions are handled.

A token balance can be technically valid while the related claim is unenforceable, under-collateralised or difficult to redeem. Conversely, an arrangement can give strong legal rights even when the token is transferable only on a restricted network.

Tokenized assets versus cryptocurrencies

Tokenisation describes how an asset or claim is represented and managed. “Cryptocurrency” generally describes a crypto-asset native to its own network or ecosystem rather than a digital representation of a separately documented traditional instrument. The categories can overlap in technology, but they are not interchangeable.

Question Tokenized financial asset Crypto-asset
What gives it value? A reference asset or issuer claim, together with contractual rights. Network rules, market demand and the crypto-asset’s own design; a separate traditional asset may not exist.
Which record matters? The token ledger may be linked to an issuer, registrar or custodian record that defines legal rights. The network’s protocol and applicable legal framework govern the asset’s operation; there may be no traditional registrar.
How is redemption determined? By the instrument’s documents and the issuer or custodian’s process. There may be no redemption for an external asset.
What can transfer rules include? Eligibility checks, transfer restrictions, freezes and regulated-market controls. Rules are generally defined by the network and token protocol, subject to any overlaying controls.

This is a conceptual distinction, not a legal test. Classification and regulatory treatment must be determined for the specific arrangement and jurisdiction.

Why institutions are exploring tokenization

Lifecycle integration

The BIS/CPMI report says platform-based intermediation can cover an asset’s lifecycle, bringing issuance, trading, settlement, servicing and reporting closer together. Shared records can reduce reconciliation between separate systems, while programmable rules can automate conditional actions.

Potential efficiency and transparency

The BIS and FSB’s Financial Stability Institute identify possible lower transaction costs, improved efficiency and greater transparency. A common record may make positions and transfers easier to audit, and automated processing may reduce manual handoffs. These are potential benefits, not guaranteed outcomes; they depend on reliable data, sound governance and sufficient market participation.

Fractionalisation and access

Dividing an interest into smaller token units could broaden access to some assets. Fractionalisation does not remove suitability rules, investor eligibility requirements, valuation problems or the risk that small units trade in a shallow market.

New settlement designs

On 24 June 2025, the BIS described a proposed “unified ledger” architecture combining tokenised central-bank reserves, commercial-bank money and government bonds. The proposal aims to integrate messaging, reconciliation and settlement on programmable platforms. It is an architectural concept, not evidence that all markets have migrated or that every institution will use one ledger.

What the current evidence shows

A BIS bulletin published on 10 July 2025 reported approximately $8 billion in tokenised bond issuance to date. That figure describes the state of issuance in that publication and should not be presented as a current 2026 total for all tokenised assets. The same bulletin reported lower bid-ask spreads than conventional bonds and comparable issuance costs in the early market it examined; those observations should not be generalised to every issuer, venue or bond.

The FSB’s 22 October 2024 assessment said adoption was very low in the publicly available data it reviewed, although activity appeared to be growing. Its concern was prospective: financial-stability effects could become more important if tokenisation scales, projects become more complex or opaque, or controls fail.

What are the risks of tokenized securities and other onchain assets?

Liquidity and maturity mismatch

A token can be transferable at any time even when its underlying bond, fund interest or property cannot be sold quickly. That apparent availability may create redemption pressure or a run if many holders seek cash simultaneously.

Leverage and composability

Tokens can be reused as collateral across connected platforms. Automated reuse may increase leverage and amplify losses when prices fall or collateral rules change.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Asset price and quality

Valuation can be complicated by opaque reserves, stale data, oracle errors or a weak link between token price and reference asset. A market price is not proof that the underlying asset exists or is worth the same amount.

Interconnectedness

Shared platforms, custodians, bridges and settlement providers can connect institutions that previously used separate systems. A failure at one important dependency may transmit losses or interrupt several activities.

Operational fragility

Smart-contract defects, compromised keys, bad upgrades, weak access controls and irreversible transactions can cause losses. Governance failures can be as serious as coding errors when no clear process exists for pausing, correcting or recovering an incident.

The FSB summarised the balance this way: “Tokenisation has the potential to offer benefits to the financial system, such as increased efficiency and transparency, but it may also have financial stability implications.”

How to assess an institutional tokenization arrangement

Use the following questions before approving an investment, integration or pilot:

  1. Legal rights: What exactly does the holder own or claim, and which statute, contract or register establishes it?
  2. Authoritative records: If the token ledger and an issuer or custodian ledger disagree, which record prevails and how is the discrepancy corrected?
  3. Reference-asset custody: Who safeguards the asset, verifies its existence and protects it from the custodian’s creditors?
  4. Redemption: Who can request redemption, on what schedule, in which currency and under what suspension or gating conditions?
  5. Settlement asset: Is payment made in central-bank money, tokenised bank deposits, stablecoins or another asset? What credit and liquidity risks accompany it?
  6. Access and governance: Who may issue, transfer, freeze, upgrade, validate or reverse transactions? Are changes subject to independent approval?
  7. External dependencies: Which custodians, oracles, bridges, identity providers and legacy systems must remain available?
  8. Incident and insolvency handling: How are lost keys, erroneous transfers, cyberattacks, platform outages, issuer default and legal disputes resolved?
  9. Market quality: What evidence supports expected liquidity, pricing and settlement performance, and how does the arrangement behave during stress?

A practical framework for comparing two tokenization projects

Projects should be compared on the same dimensions rather than by chain branding or token format.

Dimension Questions to answer
Rights and records What is enforceable, and which record controls?
Reference asset and redemption Is the asset segregated, how is it valued, and how does a holder exit?
Settlement What money or asset settles the trade, and who bears its credit and liquidity risk?
Governance and access Who can participate, change code, pause transfers or reverse an error?
Interoperability Which bridges, custodians, oracles and legacy interfaces are required?
Resilience and liquidity How deep is the market, how are keys protected and how is an outage handled?

This framework synthesises considerations in the BIS/CPMI and FSB publications; it is not a regulator-approved scoring standard.

What tokenization does not guarantee

  • A token does not automatically prove ownership or reserve backing.
  • Programmability does not eliminate legal documents, intermediaries or human governance.
  • Fractional units do not guarantee broad investor access or a liquid secondary market.
  • Being onchain does not ensure faster settlement, lower costs or continuous trading.
  • A public or permissionless ledger does not remove cybersecurity, custody or privacy risks.
  • Early issuance figures do not establish that tokenisation has reached systemic scale.

Bottom line

Tokenization separates the digital record of an asset or claim from the legal and economic rights that make it valuable. Onchain infrastructure may combine issuance, transfer, data and settlement more efficiently, but the result is only as strong as its legal foundation, custody, governance, settlement asset, interoperability and operational controls. Institutions should evaluate those dependencies directly instead of treating a token label as evidence of ownership, liquidity or safety.
