What to Look for in an Early-Stage Startup Term Sheet

Read an early-stage term sheet as a package, not a valuation headline. Before signing, establish whether the offer is a priced preferred-stock round, a SAFE, or a convertible note; rebuild the capitalization table; model investor and founder proceeds at several exit values; map board and veto rights; and identify every condition, deadline, and binding clause. Then have qualified startup-financing counsel review both the term sheet and the definitive agreements for the relevant jurisdiction.

A term sheet is usually a roadmap to closing rather than the complete deal. Its wording, governing law, and the final stock-purchase, charter, voting, and investors’ rights documents determine what the company and its shareholders actually promise.

Start by identifying the instrument and the deal stage

Terms cannot be compared sensibly until you know what is being offered. An early-stage “round” may be a priced preferred-equity financing, a SAFE, or a convertible note. Those instruments create different rights, timing, dilution, and repayment exposure.

Priced preferred-stock financing

A priced round sets a share price and equity rights now. The company issues a defined class of preferred stock, and the documents establish the liquidation preference, conversion mechanics, voting rights, board composition, protective provisions, and other terms. You can calculate ownership at closing from the price and fully diluted share count, but future SAFEs, notes, option-pool changes, warrants, and new issuances can still alter the result.

SAFE

Y Combinator describes its SAFE as a contract giving an investor a right to future shares, usually converting automatically when the company raises a priced equity financing. Under the described form, it is not debt, has no interest or maturity date, and is not stock before conversion. U.S. post-money forms include valuation-cap/no-discount, discount/no-cap, and uncapped MFN versions; an optional pro rata right is documented separately in a side letter. Canadian, Cayman Islands, and Singapore forms also exist, but a U.S. form should not be assumed suitable under another jurisdiction’s law.

Convertible note

A convertible note is debt. In the comparison published by Y Combinator, it carries interest and a maturity date and may convert into equity under specified financing or other events. Ask what happens if the maturity date arrives before a qualifying financing: repayment, extension, automatic conversion, or a holder election can produce very different outcomes.

Why the distinction changes your review

Instrument What is fixed now Issues to model
Priced preferred round Share price, class rights, and ownership at closing Option-pool denominator, preference stack, board and veto rights, and later dilution
SAFE Contractual conversion right, with a cap, discount, or MFN structure Conversion ownership, stacked SAFEs, future pool changes, pro rata side letters, and the next priced round
Convertible note Debt principal plus contractual interest and maturity Accrued amount, conversion triggers, maturity remedies, discount or cap, and repayment risk

Ask the investor to state the instrument, governing law, form documents, and the event that converts or repays it. Do not compare a SAFE cap directly with a priced-round pre-money valuation without putting both into the same capitalization and exit model.

Price, capitalization, and dilution: rebuild the math

Valuation is not founder ownership after closing. NVCA defines pre-money valuation as the company’s value before the current financing. Reconcile that number to the fully diluted capitalization and the amount invested rather than relying on the headline.

Questions for the capitalization table

  • What is the financing amount and price per share?
  • Is the quoted valuation pre-money or post-money?
  • What shares are included in the fully diluted denominator?
  • Are issued and unissued options, promised grants, warrants, and outstanding convertible securities included?
  • Is the employee option pool being created or enlarged, and is that increase counted before or after the new investment?
  • Who bears the dilution from that pool adjustment?

An option-pool increase made immediately before a priced investment generally reduces the existing holders’ percentage more than an increase made after the financing. The exact result depends on the definition of “fully diluted” in the term sheet and definitive documents. Request a before-and-after cap table showing founders, employees, existing investors, the new investor, and every converting instrument.

Illustrative SAFE calculation

For a post-money valuation-cap SAFE, Y Combinator states that ownership sold equals the investment divided by the cap. Its illustration puts a $500,000 investment on a $6.7 million post-money cap at approximately 7.5%, and $1 million on the same cap at approximately 15%. These are illustrative calculations, not market recommendations. The described post-money cap includes SAFE money and the pre-existing option pool, but not a new or increased option pool adopted in the equity financing.

Model every SAFE together. Several instruments can consume more of the company than each one appears to when viewed alone, and a later pool increase can change the priced-round conversion. Ask for the ownership percentage under the actual financing assumptions, not merely the cap or discount printed on each instrument.

Do not invent a “correct” pool or valuation percentage

The available official materials do not establish a universal option-pool percentage or a current stage-wide valuation benchmark. Pool needs vary with hiring plans, geography, existing grants, and the next financing. Treat any proposed percentage as a negotiable capitalization assumption and test it against the company’s hiring plan.

Liquidation preference and exit economics

A high valuation can still produce poor founder proceeds if the preferred-stock payout rights are aggressive. Read the liquidation preference and related clauses as one economic bundle.

Preference multiple and participation

A liquidation preference gives preferred holders priority in distributions after a defined liquidity event, such as a sale. A 1x preference generally targets a return of the invested amount before common holders share in the remaining proceeds; a multiple greater than 1x increases the amount paid first. Participation can let an investor take the preference and then share again in the residual proceeds. Y Combinator’s founder-oriented Series A example calls that “double-dipping.” Whether a term is acceptable depends on the whole deal, but you should quantify it rather than label it standard or nonstandard.

  • [Dont Hesite to Order] 24 hours customer services and professional technology team are standing by

Other clauses that change the payout

  • Dividends: cumulative dividends can increase the amount paid before common holders receive proceeds.
  • Seniority: a later round may rank ahead of an earlier preferred class, changing who is paid first.
  • Conversion: preferred shares may convert to common when that produces a larger return, subject to the document’s mechanics.
  • Warrants: warrants can add future ownership and dilute the common holders.

Build an exit waterfall

Use the same cap table for at least three sale values: a low-value sale, a sale that roughly returns invested capital, and a strong exit. For each value, calculate the dollars going to each preferred class, common shareholders, founders, and employees. Include preference multiples, participation, dividends, seniority, warrants, and the investor’s conversion choice. A spreadsheet that shows only ownership percentages will miss the economic effect of preferences.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Board composition, voting, and investor control

Governance terms determine who can make decisions in practice. Map both board seats and the votes required for shareholder or investor approval.

Board seats

Y Combinator’s sample describes a two-to-one board as retaining founder control and identifies a two-two-one composition as a way founders can lose control in that example’s context. Those are examples, not a universal rule. The outcome changes with the identities of the seats, appointment rights, vacancies, observer roles, and the company’s charter and voting agreement.

Protective provisions and consent rights

Separate ordinary board oversight from investor consent rights. Read whether a specified investor or class must approve:

  • issuing new securities or changing the rights of an existing class;
  • taking on debt, granting liens, or approving a budget;
  • amending the charter or bylaws;
  • selling the company, merging, or winding up;
  • hiring or firing executives;
  • pivoting, entering a new business line, or making another operating change.

Some sample materials flag separate investor-director approval over budgets, executive hiring and firing, pivots, or adding business lines. Ask whether a director can block routine operations, what threshold applies, and how a deadlock is resolved. Translate each legal label into an operational answer: who can stop the decision, with how many votes, and for how long?

Founder vesting, acceleration, and the employee pool

Founder equity deserves its own review even when the headline deal terms look attractive.

Founder-specific terms

  • Does existing vesting continue, reset, or recommence?
  • What happens to unvested shares if a founder leaves?
  • Is there single-trigger or double-trigger acceleration on a sale?
  • What happens after termination, resignation, disability, or death?
  • Are repurchase rights and their exercise deadlines clear?

The reviewed official passages do not establish a universal vesting schedule or acceleration norm. Read the actual stock-restriction, employment, and financing agreements for the answer in your transaction rather than assuming a market template controls.

Pool timing and denominator

Confirm the size of the required pool, the date it is adopted, and whether the denominator includes unallocated options. Compare that denominator with the one used for the price per share and SAFE or note conversions. A pool that looks modest in isolation can impose substantial dilution when it is added before the new money.

Funding process, conditions, and binding language

Review the process terms as carefully as economics. Confirm the amount, expected closing date, and whether the investor can fund in tranches tied to milestones. NVCA’s model-document materials include mechanics for tranching; a tranche can leave the company without the full cash it expected if a milestone is disputed or unmet.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Conditions to closing

  • diligence completion and satisfaction;
  • execution of specified definitive documents;
  • board and shareholder approvals;
  • delivery of legal opinions, financial statements, or other representations;
  • no material adverse change or similar condition;
  • regulatory, tax, or foreign-investment approvals where relevant.

List each condition, who controls it, and whether it can be waived. Check the amount and timing of any deposit, expense reimbursement, or other obligation.

Exclusivity and confidentiality

Identify any no-shop or exclusivity period, its start and end dates, permitted discussions with other investors, and the consequences of a breach. Review confidentiality obligations, permitted disclosures to employees and advisers, and whether the company may announce the financing before closing.

Is a term sheet binding?

Do not treat the whole document as either binding or nonbinding. The parties may intend business terms to be nonbinding while making confidentiality, exclusivity, expenses, governing law, access to information, or dispute provisions binding. The exact wording and jurisdiction control. Before signing, mark every clause that says “binding,” “exclusive,” “confidential,” or “survive,” and confirm its expiration and remedy.

From term sheet to definitive agreements

A signed term sheet does not replace the closing documents. NVCA’s model suite includes a certificate of incorporation, stock purchase agreement, investors’ rights agreement, voting agreement, and right of first refusal/co-sale agreement. NVCA describes its models as starting points to tailor, and listed versions of several core documents were updated October 2, 2025. A model’s inclusion of a provision does not make it mandatory for your company.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Y Combinator’s Series A Term Sheet Template says: “The definitive documents are derived from the term sheet and are the much longer (100+ pages) binding contracts that everyone signs and closes on.” The length is the template’s description, not a guarantee about every transaction.

  1. Create a term-by-term checklist from the signed sheet.
  2. For each item, locate the matching clause in the charter, stock-purchase agreement, investors’ rights agreement, voting agreement, side letters, and equity-plan documents.
  3. Compare definitions, capitalization schedules, thresholds, dates, and remedies; inconsistencies should be resolved before signing.
  4. Confirm that any negotiated founder, pool, pro rata, information, or board right appears in the final document, not only in an email or presentation.

How to compare two or more offers

Put competing offers through identical assumptions. A higher pre-money number is not automatically better if it comes with a larger pool increase, stronger preferences, or less certain funding.

Comparison axis What to calculate or inspect
Ownership Founder, employee, existing-investor, and new-investor percentages at closing and after all SAFE or note conversions
Exit proceeds Cash to each preferred class, common holders, founders, and employees at low, return-of-capital, and strong sale values
Control Board seats, appointment rights, voting thresholds, protective provisions, and deadlock procedures
Option pool Pool size, adoption timing, fully diluted denominator, and which holders absorb the dilution
Founder terms Vesting, reset or recommencement, acceleration, repurchase, and leaver treatment
Funding certainty Closing conditions, tranche milestones, timing, exclusivity, and the investor’s ability to withdraw
Relationship fit References, communication style, relevant experience, and likely conduct during difficult decisions

The final row is a qualitative business judgment, not a statistic established by model documents. Speak with founders who have worked with the investor and ask specifically about follow-on decisions, down rounds, board disagreements, and periods of missed targets.

A practical founder review checklist

  • Write the instrument and jurisdiction at the top of the term sheet.
  • Reconcile pre-money or post-money language to a fully diluted cap table.
  • Show every option, warrant, promised grant, SAFE, and note in the ownership model.
  • Model the employee-pool increase before and after the financing where the documents permit either treatment.
  • Calculate the liquidation waterfall at several exit values.
  • List board seats, observer rights, voting thresholds, and each investor veto.
  • Check founder vesting, acceleration, repurchase, and departure provisions.
  • Record funding tranches, closing conditions, diligence deliverables, exclusivity, confidentiality, and expiration dates.
  • Match every negotiated point to the definitive agreement that implements it.
  • Have qualified startup-financing counsel review the actual documents before signing.
