Before a company trades an event contract, prove that the contract’s payout offsets a defined business loss, then verify settlement rules, liquidity, venue status, total cost and internal controls. A market-implied probability is a price produced by participants—not a company-specific forecast or a guarantee that a hedge will work.

The practical test is straightforward: identify the exposure, map it to the contract under several scenarios, and document what could make the hedge fail. Only after that should treasury, legal and compliance decide whether a live position is permitted.

Start with the exposure, not the event headline

Prediction markets usually list a yes/no or otherwise defined event contract. Corporate risk management starts somewhere else: with a measurable loss that has a trigger, timing, location and dollar impact. “Will there be a hurricane?” is a prediction question. “Will a named storm interrupt our Gulf Coast facility during the shipping window, causing a documented freight loss?” is an exposure that can be tested against a contract.

Describe the loss scenario

  • Trigger: State the operational or financial event that creates the loss.
  • Timing: Record the relevant date, cutoff time and duration.
  • Geography: Specify the facility, market, state or country affected.
  • Magnitude: Estimate the loss at several levels, including partial disruption.
  • Cash-flow point: Identify when the company pays, loses revenue or needs liquidity.

Separate three possible purposes in the approval memo: hedging a contingent loss, buying a probability signal for planning, or taking a speculative position. The CFTC distinguishes hedging from speculation; a position approved for one purpose should not quietly become another.

Write the hedge hypothesis

State the relationship in one sentence: “If scenario X causes loss Y during period Z, contract C should pay enough, at the relevant time, to offset part of Y.” Quantify the intended coverage and the residual exposure. If that sentence cannot be written without relying on a vague event label, the contract is not ready for approval.

Read the contract and rulebook as operating documents

The contract’s exact definition and settlement mechanism determine whether money is paid. The CFTC says customers should receive timely, transparent information about payout, prices, trading rules, settlement procedures and who makes the settlement determination. Save the contract version and rulebook in force when the position is opened; do not rely on a later webpage that may have changed.

Capture the terms in a contract sheet

  1. Event definition: Copy the operative wording, including qualifiers, thresholds and named entities.
  2. Source of truth: Record the data provider, publication, agency or other source used to resolve the contract.
  3. Resolution date and time: Note the deadline, time zone and whether an early determination is possible.
  4. Payout: Document the amount per contract, whether it is binary or variable, and when funds become available.
  5. Decision-maker: Identify the exchange, administrator or other party that determines the outcome and the stated process.
  6. Corrections and delays: Check how revised data, late reports, outages and conflicting sources are handled.
  7. Exceptional outcomes: Find provisions for cancellation, market disruption, disputes, source substitution and force-majeure-like situations.

Two contracts with similar names can settle differently. A market labeled for a temperature, policy decision or production number may use a particular station, release, threshold or calendar that does not match the company’s real exposure.

Be cautious with conduct-based contracts

Contracts that resolve on an individual’s discrete conduct can be difficult to verify independently. In a September 22, 2026 staff advisory (26-27), the CFTC warned that “mention markets” may present heightened manipulation risk when settlement depends on conduct that is not independently generated or externally verifiable. A company should require an especially strong evidence trail before trading such a contract, and should prohibit employees from trading an event they can influence.

Test whether the payoff actually hedges the loss

A hedge is effective only when the contract payoff moves in the opposite direction to the company’s loss under relevant scenarios. The CFTC uses a citrus farmer buying a freeze-related weather contract as an illustrative example. That example explains the concept; it does not establish effectiveness for any particular company.

Map scenarios and basis risk

Build a simple scenario table before trading:

Business scenario Company loss Contract result Residual risk
No event Normal operations Does not pay Premiums, fees and tied-up capital
Partial or local event Limited loss May not meet the contract threshold Basis risk from location, severity or wording
Full event within the stated window Material loss Pays if settlement source confirms it Timing, payout size and liquidity risk
Delayed, corrected or disputed data Loss may already have occurred Settlement can be delayed or contested Working-capital and operational risk

Basis risk is the gap between the company’s loss trigger and the contract’s resolution trigger. It can arise from geography, timing, severity, data source, threshold design or a mismatch between revenue loss and the contract’s fixed payout. Model those gaps rather than describing the position as a complete hedge.

Check size and concentration

Calculate the maximum payout, expected payout in each scenario and the percentage of the exposure covered. Consider whether one contract, one source or one venue creates concentration risk. A position that covers only a small slice may still be useful, but its purpose and limits should be explicit.

Measure liquidity and the cost of getting out

A displayed quote is not proof that the company can trade its intended size. The CFTC notes that order books may show real-time bids and asks and that customers may trade out at the current price, but neither observation guarantees usable liquidity.

Record market-capacity measures

  • Bid/ask spread: Measure the price gap at the time and size you expect to trade.
  • Depth: Count available contracts near the quoted price, not just the top quote.
  • Slippage: Estimate the average execution price for entry and exit at normal and stressed sizes.
  • Concentration: Assess whether a few participants dominate the book.
  • Exit feasibility: Determine whether closing before settlement is realistic during a fast-moving event.
  • Fees and funding: Include trading fees, clearing charges, collateral or margin requirements, financing and treasury overhead.

Stress the position with a wider spread, thinner depth and a delayed exit. If the hedge depends on selling immediately after an adverse event, model the price you could actually receive rather than the last screen price.

Verify the venue, product and legal status on the decision date

Regulated-venue status does not make every contract lawful everywhere or suitable for a corporate hedge. Confirm the exact legal entity, its role, registration and product approvals using current regulator resources. The CFTC advises customers to verify that an app or website belongs to the registered entity it claims to represent.

Complete a venue file

  • Legal entity name, registration category and applicable U.S. jurisdiction.
  • Current exchange rulebook, product certification or listing documents.
  • Clearing arrangement, customer agreement and default or insolvency provisions.
  • Fee schedule, collateral rules, withdrawal terms and account permissions.
  • Market-surveillance, dispute-resolution and business-continuity procedures.
  • Authenticity checks for the domain, application and account-opening process.

Regulatory status changes. On March 12, 2026, CFTC staff issued a prediction-markets advisory and the Commission announced an advance notice of proposed rulemaking seeking comment on possible regulation. On June 10, 2026, the Commission announced a proposed framework concerning contracts involving enumerated activities. Proposals and staff advisories are not the same as finalized rules, and litigation or new exchange listings can alter the position later. Recheck the status immediately before approval and at each material renewal.

Obtain advice specific to the company’s entity, contract, location and use. Do not convert a federal description of one venue or product into a blanket conclusion for every event contract or every jurisdiction.

Install controls for conflicts, information and manipulation

Employees may possess confidential information about production, outages, policy, customers or planned announcements. Some may also be able to influence the event itself. A corporate program needs written restrictions before anyone receives trading access.

Minimum governance controls

  1. Permitted list: Approve venues and contracts individually; ban unlisted products.
  2. Purpose and authority: Require a documented business purpose and sign-off from treasury or finance, legal and compliance.
  3. Information barrier: Block trading by employees with material nonpublic information or the ability to affect the settlement event.
  4. Limits: Set notional, payout, loss, concentration and tenor limits, with stop and escalation thresholds.
  5. Access control: Separate business-data permissions from trading permissions and use named accounts.
  6. Pre-trade checks: Confirm contract version, liquidity, available collateral and current legal status.
  7. Monitoring: Review alerts, unusual activity, cancellations, large orders and trading around internal announcements.
  8. Reconciliation: Match positions, cash, fees and settlement results to the general ledger and risk system.
  9. Records: Retain approvals, terms, orders, communications, valuations and settlement evidence for the required period.

The CFTC describes exchange duties to monitor for manipulation and insider trading. Its Enforcement Division’s February 25, 2026 advisory described cases involving misuse of nonpublic information and fraud connected with event contracts. Those enforcement examples make access controls and surveillance operational necessities, not optional policy language.

Compare the contract with other risk tools

Use a decision matrix rather than assuming an event contract is cheaper or more flexible. The available evidence does not establish that prediction markets outperform conventional instruments.

Dimension Event contract Conventional alternative Question for approval
Exposure match Depends on event wording and payout May be tailored through insurance, derivatives or contracts Which instrument tracks the actual loss trigger?
Basis and settlement Defined by the listed source and rulebook Defined by policy, confirmation or negotiated terms Where can the trigger diverge from the loss?
Liquidity and exit Depends on order-book depth and participants Depends on dealer, insurer or contract terms Can the company close or adjust at the required size?
Total cost Fees, spread, funding and governance overhead Premiums, spreads, collateral and documentation What is the all-in cost under normal and stressed conditions?
Governance Requires trading access, surveillance and records Uses existing procurement, treasury or insurance controls Can the company monitor the instrument reliably?
Counterparty and regulation Venue, clearing, product and jurisdiction must be verified Depends on insurer, dealer or contract counterparty Which legal and default risks remain after approval?

Alternatives can include insurance, listed or over-the-counter derivatives, supplier or customer agreements, inventory buffers and operational changes. The right comparison depends on the exposure; no single instrument is universally best.

Use market-implied probabilities without treating them as forecasts

A quoted probability is the price at which participants currently trade, shaped by liquidity, fees, risk preferences, information and market structure. It is not validated as a forecast for the company’s own loss. Use it as one input alongside internal models, operational data, expert judgment and scenario analysis.

Institutional venue materials promote live and historical market-implied probabilities for business decisions and describe direct hedging use cases. Those are provider claims, not independent evidence that a particular hedge will be effective. Require the same validation, controls and performance review you would apply to any external signal.

A practical approval workflow

  1. Define: Write the loss scenario, purpose, horizon, geography and target coverage.
  2. Match: Complete the contract sheet and scenario model, including basis risk and residual exposure.
  3. Price: Measure spread, depth, slippage, fees, collateral and exit capacity at the intended size.
  4. Verify: Confirm entity, registration, listing, clearing, rulebook and current jurisdiction-specific advice.
  5. Control: Set permitted users, limits, approvals, information barriers, surveillance and retention.
  6. Compare: Evaluate insurance, derivatives, negotiated contracts and operational mitigations on the same dimensions.
  7. Approve or reject: Record the decision, assumptions, contract version and review date.
  8. Monitor: Revalue, reconcile and escalate changes in terms, liquidity, exposure or law.
  9. Close and learn: Document settlement or exit, compare the result with the modeled scenarios and update limits.

If any step cannot be evidenced—particularly the exposure match, settlement authority, liquidity at size or legal status—pause the trade. A market can be interesting to watch while still being unsuitable for corporate risk transfer.
