What to Check Before Investing in a Private AI Company

By Freedom251 Team · · 8 min read

Before investing in a private AI company, first establish exactly what you are buying, who is issuing it, and under which securities-law exemption the offer is being made. Then examine the legal documents, price and dilution mechanics, business evidence, and the specific AI claims that support the company’s value. A filing with the U.S. Securities and Exchange Commission (SEC) is not an endorsement, and private investments can be hard to resell or lose their entire value.

This guide is for U.S. investors considering a direct investment or an interest in a fund or special-purpose vehicle (SPV). The right questions and legal requirements can differ by offering, investor, and state.

1. Identify what you are buying

Ask the issuer or intermediary to identify the legal entity receiving your money, its jurisdiction, the exact security and class being offered, the purchase price, and the documents that govern the investment. Do not rely on a short pitch deck or a label such as “AI investment” to tell you what rights you receive.

  • Company shares: Confirm the share class, price per share, capitalization basis, and rights attached to that class.
  • Convertible security or SAFE: Read the conversion terms, including how the price or valuation is determined and what happens if a financing, sale, or shutdown occurs. A SAFE and a note are not interchangeable; use the instrument’s actual terms rather than assuming how or when it converts.
  • Fund or SPV interest: You are investing in an entity that may hold company securities, not necessarily buying the company’s shares directly. Review the fund’s private placement memorandum, subscription agreement, limited partnership or operating agreement, manager or adviser disclosures, fee and carried-interest terms, capital-call rules, and transfer or withdrawal limits.

For any structure, request the fully diluted share count or the information needed to calculate conversion and ownership. “Fully diluted” matters because it accounts for shares that may be issued through options or convertible instruments, not just shares currently outstanding. Find out which securities rank ahead of yours and what happens to your investment in a sale, shutdown, or future financing.

2. Confirm the claimed offering exemption and your eligibility

Every securities offer must be registered with the SEC or rely on an exemption. Ask which exemption the issuer claims and whether the person soliciting you is acting for the issuer, a fund, or another intermediary. Regulation D includes several paths; Rule 506(b) and Rule 506(c) have materially different solicitation and purchaser-verification rules.

Offering path Solicitation and purchaser rules What to verify
Rule 506(b) Generally prohibits general solicitation. It permits no more than 35 non-accredited investors within the stated 90-calendar-day period, subject to investor-sophistication and disclosure conditions. Ask how the issuer determined the offering qualifies, what investor eligibility and sophistication requirements apply, and what disclosures are required for the offering.
Rule 506(c) Permits general solicitation when every purchaser is accredited and the issuer takes reasonable steps to verify that status. Ask how the issuer will verify accredited status and what documentation or other process it uses.
Rule 504 Also appears among Regulation D offering paths. The terms and requirements depend on the applicable rules and the specific offering. Confirm the exact exemption and review its requirements with an independent securities professional if needed.

SEC guidance published in 2026 gives examples of individual accredited-investor routes: net worth over $1 million excluding a primary residence, or annual income over $200,000 individually or $300,000 jointly in each of the prior two years, with a reasonable expectation of reaching the applicable income level in the current year. Professional credentials and other criteria may also qualify. These are eligibility routes, not measures of investment quality; check the current Rule 501(a) and the route applicable to your circumstances.

For Rule 506(b), SEC guidance describes a reasonable-belief standard for accredited status; for Rule 506(c), it describes reasonable steps to verify, assessed in context. The SEC says a self-certification checkbox by itself, without other knowledge of an investor’s financial circumstances or sophistication, is insufficient for either standard. A verification request does not show that an investment is sound. Conversely, an issuer’s apparent disregard for the requirements applicable to its offering warrants questions.

3. Search SEC records without treating a filing as approval

Search the issuer’s legal name in SEC EDGAR and inspect any Form D and amendments. For a Regulation D offering, Form D is a public notice containing basic company and offering information; it is not a prospectus or a complete diligence file. The SEC says Form D is generally due within 15 calendar days after the first sale. SEC staff guidance published in 2026 defines the first-sale date as the date the first investor becomes irrevocably contractually committed.

If you cannot find a filing, or it appears late, ask the issuer for an explanation and check applicable state securities notices. The SEC’s 2026 staff FAQ notes that filing timing is not a condition to availability of the specified exemptions and discusses possible consequences. A missing or late form is a diligence question, not by itself a complete legal conclusion. A Form D also does not mean the SEC reviewed or approved the company, its offering, or its claims.

Private placements may provide less information than registered offerings, and a private company may not regularly report to the SEC. Read the offering documents and request material information that is missing rather than treating a database entry as proof of a viable business.

4. Read the documents that set your rights

Obtain and read the offering or private placement memorandum, risk factors, subscription agreement, charter or operating agreement, and the security itself. These documents can answer questions that a presentation cannot: what you are buying, what rights attach to it, what risks the issuer discloses, and what obligations you accept by subscribing.

Build a written picture of the investment’s economics and governance before signing:

  • Price and ownership: How does the purchase price relate to the stated valuation and fully diluted capitalization? What assumptions are used to calculate your ownership?
  • Potential dilution: What options, option-pool increases, SAFEs, notes, or other securities could dilute you? If convertible instruments exist, request their caps and conversion mechanics.
  • Priority and downside: Are there liquidation preferences or senior securities that could receive proceeds before your class? What happens in a down round, sale, or shutdown?
  • Control and information: What voting, information, pro rata, board, or observer rights do you have? Who can amend the terms?
  • Exit and transfer: What restrictions apply to resale or transfer, and what provisions govern an exit?

Compare the rights in the signed documents with any verbal assurances or marketing materials. If a material promise is not reflected in the governing terms, ask how it is enforceable before relying on it.

5. Test the company’s business evidence and AI claims

Ask for financial statements, cash-runway assumptions, burn rate, debt and liabilities, revenue, customer concentration, contracts, renewal evidence, and a clear explanation of how the company plans to use the proceeds. Check whether projections depend on assumptions the issuer has not substantiated, such as rapid adoption, expanding margins, or a technical advantage.

For the AI-specific case, focus on evidence tied to the product and the company’s ability to deliver it:

  • What the company controls: Identify what it owns versus licenses, including software, models, data, and other technical assets. Ask for documentation of training, inference, and commercial rights.
  • Data and customer permissions: Ask where training and evaluation data came from, whether its use is permitted, and what customer contracts allow the company to do with customer data.
  • Dependence on others: Identify reliance on third-party models, cloud providers, or other vendors. Ask what happens to cost, availability, or product capability if a provider changes its terms or service.
  • Performance evidence: Request results on tasks representative of actual customer use. Ask who conducted the evaluation, when it was run, what data and comparison were used, and whether the result can be reproduced.
  • Security, privacy, and operating costs: Review controls for sensitive data and ask how serving customers scales in cost and capacity. A technically impressive demonstration does not by itself establish reliable, secure, or economical production use.

Use the answers to judge whether the company’s evidence supports its valuation and stated plan. General SEC materials cannot establish a particular company’s model quality, intellectual-property ownership, customer demand, financial condition, valuation, or investor rights; those questions require issuer-specific records and documents.

6. Compare structures and offerings on the same basis

A headline valuation is not enough to compare opportunities. For a direct investment, a convertible instrument, or a fund interest, put the same categories side by side and record what the documents actually establish.

Comparison point Questions to answer
Underlying asset and issuer Are you buying a company security directly, an instrument that may convert, or an interest in a fund or SPV?
Price and conversion What is the current price? If conversion is involved, what mechanics or valuation terms determine the result?
Dilution and priority What future issuance could dilute your interest, and which securities have priority over yours?
Rights and reporting What voting, information, or pro rata rights apply, and how often will you receive updates?
Fees and carry For a fund or SPV, what management fees, carried interest, and other fund-level costs apply?
Liquidity and holding period What transfer, withdrawal, or capital-call limits apply? Can you afford to remain invested without a predictable sale date?
Eligibility, tax, and jurisdiction What investor eligibility rules and tax considerations apply, and which state or other jurisdiction’s requirements are relevant?

If an answer is unavailable, mark it as unknown and request the supporting document; do not substitute a marketing estimate or assume that one structure’s rights apply to another.

7. Decide whether the risk fits your finances

The SEC’s investor guidance warns that private placements can result in a total loss, may be difficult to sell, and may require an indefinite holding period. An investor may also receive less ongoing information if the company does not regularly report to the SEC. Do not commit money needed for near-term expenses, and size any position with the possibility of a complete loss in mind.

For a material commitment or a complex security, consider having an independent securities lawyer review the offer and rights, a CPA examine financial statements and tax implications, and a qualified investment adviser assess how the risk fits your portfolio. Verify credentials and conflicts directly. The SEC’s mention of professional categories as possible sources for accreditation verification is not an endorsement of any particular firm.
