Before investing in a bank that says it is turning around, verify that its capital can absorb further losses, asset quality is improving rather than merely being reclassified, deposits and liquidity can withstand withdrawals, earnings are recurring, and management is meeting disclosed milestones. A rising share price or one profitable quarter cannot establish that the recovery is durable.
Use the bank’s latest annual and quarterly filings, regulatory-capital disclosures, investor presentations, earnings-call materials and applicable regulator reports. The framework below is designed for a U.S. bank; investors elsewhere should substitute their own jurisdiction’s rules and filings.

Start by defining what the “turnaround” is supposed to fix
A turnaround is not a mood or a stock-chart pattern. It is a documented plan to correct a specific weakness—such as credit losses, excessive funding costs, poor risk controls, an overextended business line or a capital shortfall—within a stated timetable.
Extract the plan from primary disclosures
Write down the problem management identifies, the actions it promises, the expected timing and the measures it says will prove progress. Typical actions might include selling or shrinking a loan portfolio, raising capital, replacing funding, reducing expenses, changing underwriting or replacing senior risk personnel. Keep the original plan beside each subsequent filing so that changed targets and omitted commitments are visible.

Separate evidence from management language
Words such as “stabilizing,” “de-risking” and “positioned for growth” are not outcomes. Tie every claim to a number or an observable event: lower nonaccrual loans, better reserve coverage, a less concentrated deposit base, reduced wholesale funding, improved recurring net interest income or completion of a promised capital raise. A plan that changes repeatedly without an explanation is itself a risk signal.
Use a whole-bank framework, not a single ratio
The Federal Deposit Insurance Corporation says, “Examination activities center on evaluating a bank’s Capital, Assets, Management, Earnings, Liquidity, and Sensitivity to market risk, referred to as CAMELS.” Use those six dimensions together; a bank can improve earnings while its liquidity worsens, or raise capital while credit losses are still emerging.
| CAMELS dimension | What to examine | Question it answers |
|---|---|---|
| Capital | CET1 and other regulatory-capital measures, leverage, capital actions and headroom | Can the bank absorb additional losses and still operate? |
| Assets | Loan mix, delinquencies, nonaccruals, charge-offs, provisions, reserves, collateral and concentrations | How much of the problem has been recognized, and what remains? |
| Management | Quality of disclosures, risk-control changes, governance and delivery against milestones | Is the organization addressing causes rather than symptoms? |
| Earnings | Net interest margin, funding cost, fees, expenses, provisions and one-time items | Can the bank generate repeatable profits? |
| Liquidity | Deposit behavior, liquid assets, contingent funding and wholesale dependence | Can it meet withdrawals without distressed asset sales? |
| Sensitivity to market risk | Interest-rate exposure, securities values and effects of changing funding rates | How vulnerable are capital and earnings to market moves? |
FDIC examination ratings run from 1 to 5: ratings 1 and 2 indicate excellent or good condition, 3 indicates a need for improvement, and 4 and 5 indicate more serious weaknesses. The FDIC’s public explanation is a description of the examination system, not a disclosed rating for an unnamed bank. See the FDIC examination and resolution overview.
Do these 3 things before closing this tab:
1Scan for outdated or missing drivers - takes under a minute2Repair Windows errors before they cause bigger problems3Fix the driver behind crashes, sound loss and screen glitchesTest whether capital provides real loss-absorbing headroom
Trace the source of every improvement
Review reported CET1, Tier 1 and total risk-based capital measures alongside the leverage ratio, then compare each with the requirements that apply to that institution. Ask why the ratio changed: retained earnings, a common-equity issuance, asset shrinkage, a change in risk-weighted assets or another accounting effect. Capital that rises because the bank sells assets may improve a ratio while reducing future earnings capacity; capital raised from investors may strengthen the cushion but dilute existing owners.
The FDIC explains that bank capital absorbs losses, supports confidence, constrains excessive growth and protects depositors and the deposit-insurance fund. The Federal Reserve likewise notes that capital may need to exceed regulatory minimums depending on an institution’s risks. Read the FDIC regulatory-capital materials and the Federal Reserve’s capital-adequacy guidance for the applicable framework.

Calculate the cushion against the turnaround’s own plan
List the losses, restructuring charges, asset sales, dividend commitments and planned balance-sheet growth that could consume capital. Then ask how much headroom remains if delinquent loans require larger provisions, securities values fall or deposits leave. Do not treat a regulatory minimum as a safety target. Requirements differ by bank, legal status and applicable rules, and a bank operating just above a minimum has less flexibility than one with a substantial buffer.
Look for contingent capital pressure
Read disclosures about unrealized securities losses, deferred tax assets, goodwill, litigation, off-balance-sheet commitments and any requirement to pledge collateral for funding. These items may not be immediate losses, but they can reduce the resources available in a stress event or make a capital raise more expensive.
Determine whether asset quality is actually healing
Follow the full credit-loss chain
For each major loan category, track past-due loans, nonaccruals, criticized or classified assets, charge-offs, provisions and the allowance for credit losses. Compare provisions with realized charge-offs and with the risks still embedded in the portfolio. Falling provisions are not automatically good news: they can reflect genuinely better credit, or simply a delayed recognition of losses.
Inspect concentrations and collateral
Break out exposure to commercial real estate, nondepository financial institutions, business lending, consumer lending, residential real estate and agriculture. The FDIC’s 2026 Risk Review discusses these categories and other risks banks faced in 2025. For each concentration, examine geography, property type, borrower industry, loan-to-value information where disclosed, maturity dates and covenant quality. Ask whether collateral values rely on assumptions that could fail together across many loans.
Distinguish resolution from postponement
A shrinking problem-loan balance may result from repayment, a sale, a charge-off, a modification or a transfer into another category. Reconcile the movement table and read management’s explanation. If delinquent loans are repeatedly extended or modified, future losses may be deferred rather than removed. Compare reserve coverage with the severity implied by current collateral and borrower cash flow, not just with historical averages.

The Federal Reserve’s May 2024 Banking System Conditions report said commercial-real-estate and consumer delinquencies had been increasing at that time. That was a dated, system-wide observation, not evidence about a particular bank or about conditions in October 2026.

Ask whether deposits and liquidity can survive stress
Map the deposit base
Review deposit growth, uninsured balances where disclosed, account and industry concentrations, maturity or rate sensitivity, brokered deposits and other wholesale sources. A low headline funding cost can hide a deposit base that is unusually rate-sensitive or concentrated among a few large customers. Compare average balances with period-end balances to detect short-lived inflows.
Identify cash that is available in practice
Inventory cash, unencumbered securities, borrowing capacity, collateral requirements and committed or contingent funding. Then test the assets’ saleability under stress. Securities that are liquid in normal markets may realize losses when sold quickly, and those losses can reduce capital. A liquidity plan that depends on selling underwater assets at full book value is not a conservative plan.
Examine interest-rate sensitivity
Read disclosures on net interest income under rate scenarios, the duration of securities, deposit beta assumptions and the repricing of loans and liabilities. Rising funding costs can compress margins even when credit losses remain contained. The FDIC’s 2026 review covers net interest margins, unrealized securities losses, liquidity, deposit growth and wholesale funding among risks faced in 2025.
Some large issuers publish liquidity-coverage-ratio, net-stable-funding-ratio, stress-test and Basel III Pillar 3 materials. Treat those as examples of useful disclosure categories, not as evidence that every bank provides them or is subject to the same requirements. For a specific institution, use its current filings and regulator disclosures.

Rebuild earnings from recurring components
Start with net interest economics
Track net interest margin, average asset yields, deposit costs, wholesale funding costs and the mix of earning assets. Determine whether margin improvement comes from sustainable repricing or from temporary factors such as shrinking low-yield assets, short-term funding changes or an unusual benefit from hedges.
Separate operating income from one-time items
Reconcile reported earnings to recurring pre-provision operating profit. Identify gains on securities or loan sales, bargain-purchase gains, tax benefits, restructuring charges, litigation expenses and other items that will not repeat. A turnaround is more credible when recurring revenue covers normal expenses and expected credit costs without repeated asset sales.
Watch provisions and expenses together
Expense cuts can improve a quarter while weakening underwriting, technology or staffing needed for control. Compare the expense base with service levels and risk indicators. The Federal Reserve’s May 2024 report described increased provisions and funding costs as contributors to earnings declines during the period it covered; use that observation only as historical context. The FDIC’s risk review also treats margin and funding as continuing analytical topics.

Credible management explains misses, changes assumptions and quantifies the effect of new information. Warning signs include removing a metric, redefining a target, blaming market conditions for a controllable failure or announcing growth before risk controls are demonstrably fixed. CAMELS includes management as a supervisory dimension, but a bank’s confidential supervisory rating should not be inferred unless an official source makes it public.
Best Value
Check governance and accountability
Review board risk expertise, committee responsibilities, related-party transactions, auditor changes, enforcement actions and turnover in credit or compliance leadership. A plan that changes personnel without changing incentives, controls and reporting lines may not address the original cause of weakness.
Compare banks on identical dimensions
When choosing among turnaround situations, use one worksheet and the same observation dates for every bank. Adjust the weighting for each business model, but do not allow a bank to omit an inconvenient category.
| Dimension | Comparable evidence | Interpretation |
|---|---|---|
| Capital | Regulatory ratios, leverage, trend and source of change | Higher headroom is useful only if risks and assumptions are comparable. |
| Credit | Delinquencies, nonaccruals, charge-offs, provisions, reserves and concentrations | Improvement should appear across several indicators, not one quarter. |
| Funding | Deposit mix, concentration, pricing and wholesale reliance | Stable, diversified deposits reduce run sensitivity. |
| Liquidity | Unencumbered assets, borrowing capacity and stress assumptions | Resources must remain usable after market-value haircuts. |
| Earnings | Recurring margin, fees, expenses and provision-adjusted profit | One-time gains should not carry the valuation. |
| Execution | Milestones met, disclosure quality and control changes | Consistent delivery lowers uncertainty around the plan. |
The sources establish these dimensions, not a universal score or pass mark. A bank with more capital may still be less attractive if its loans are deteriorating faster or its funding is less stable.
A practical due-diligence sequence
- Collect the latest documents. Download the most recent annual and quarterly reports, regulatory-capital schedules, earnings release, investor presentation, stress disclosures and applicable regulator material.
- Write the turnaround thesis in one paragraph. State the diagnosed problem, planned actions, timetable and success measures using management’s own disclosures.
- Build a two- to three-year trend sheet. Record capital, leverage, loan growth, nonaccruals, charge-offs, provisions, reserves, deposits, funding costs, liquidity and recurring earnings for each reporting period available.
- Run downside cases. Model additional credit losses, a deposit outflow, higher funding costs and securities haircuts. Compare the resulting capital and liquidity with applicable requirements and internal targets.
- Reconcile movements. For every improvement, identify whether it came from earnings, new equity, asset sales, balance-sheet contraction, accounting changes or a genuine operating shift.
- Audit milestones. Mark commitments as delivered, delayed, changed or unverified, and record management’s explanation for each variance.
- Set an evidence threshold. Decide in advance what combination of capital headroom, credit stabilization, funding resilience and recurring earnings would justify investment, and what result would invalidate the thesis.
Red flags that deserve a pause
- Capital ratios improve mainly because assets are sold or risk-weighted assets fall, while losses remain possible.
- Nonaccruals decline but charge-offs, modifications or transfers to other categories rise.
- Deposits grow only after unusually high pricing, or a few large accounts represent a disproportionate share of funding.
- Liquidity depends on borrowing against securities whose market values are below book value.
- Profit is driven by a gain, tax benefit or reserve release while recurring net interest income is shrinking.
- Management repeatedly changes definitions, dates or success metrics without reconciling prior guidance.
- Risk, audit or compliance leadership turns over while disclosures about control remediation remain vague.
Put historical statistics in their proper place
The Federal Reserve reported that aggregate banks added $76 billion of CET1 capital between year-end 2022 and year-end 2023 and that the aggregate CET1 ratio rose by nearly 50 basis points. Those figures describe the banking system as a whole and provide historical context only; they do not establish the capital position of a turnaround candidate.
Likewise, the FDIC’s 2025 Risk Review addresses market and credit risks in 2024, while its 2026 overview addresses risks banks faced in 2025. Neither substitutes for the selected bank’s current filings, portfolio data or liquidity disclosures.
Decision rule: require convergence of evidence
Consider investing only when several independent signals point in the same direction: capital remains comfortably above applicable requirements after plausible losses; problem assets and concentrations are being resolved rather than deferred; deposits and liquidity withstand realistic outflows; recurring earnings cover funding, operating and credit costs; and management meets milestones with candid, consistent reporting. If one pillar improves while another deteriorates, treat the turnaround as unproven and size any decision accordingly. No general framework can determine whether an unnamed bank is investable without that institution’s current plan, filings and jurisdiction-specific rules.
