The first question is whether a signed agreement gave that investor a participation right covering the particular securities issued, and whether the company followed the notice, eligibility, timing and allocation rules. A separate analysis is needed if the objection is that insiders received a better deal, directors failed to manage a conflict, or material information was withheld.
The practical response is to preserve the record, read the operative documents, reconstruct the closing process and obtain advice under the agreement’s governing law before making accusations or threatening litigation.

Start with the right question: was there an enforceable right?
“Unfair allocation” can describe several different problems. An investor may have been diluted because a new round was larger than expected, excluded despite a contractual right to buy, denied the chance to request additional shares, or offered terms that were worse than those given to an insider. Those situations are not interchangeable.

Ownership dilution alone is normally a business consequence, not proof that the company acted unlawfully. A claim is stronger when the investor can identify a contract or statute that required a particular opportunity and show that the company failed to meet it. The signed documents, not a fundraising conversation or another investor’s rights, control.

There can also be a fairness or disclosure issue even when no participation right was breached. An insider-led financing, especially a heavily dilutive down round with favorable side terms, may raise questions about conflicts, board approval and what investors were told. Those questions are fact-sensitive and depend on the company’s jurisdiction and governing law.
Build the document file before drawing conclusions
Gather every document that could define, modify or waive the investor’s rights. Keep the complete versions, signature pages and amendments rather than relying on excerpts in a data room.
- Investor-rights or stockholders’ agreements, including schedules and exhibits.
- Side letters, subscription agreements and written amendments.
- The charter or certificate of incorporation and any certificate designating preferred-stock terms.
- SAFE, convertible-note or other security documents if the round used a convertible instrument.
- Written waivers, consents, termination notices and investor questionnaires.
- Financing notices, term summaries, cap-table snapshots, allocation spreadsheets and closing communications.
- Board or stockholder approval materials that are lawfully available to the investor.
Identify the actual contracting parties. A fund, its management company and an individual principal may not have identical rights. Confirm the governing-law and forum clauses, because a Delaware corporation can have an agreement governed by another state’s law, and procedural rights can differ by forum.

Test whether the participation right covers this issuance
Participation provisions often look broad until their definitions and exceptions are read together. Work through the agreement in this order.
1. Confirm the eligible holder
Some agreements limit rights to a “Major Investor” or another holder meeting a minimum investment, ownership percentage or accreditation condition. Check whether the threshold is measured at signing, immediately before the round, or at the time notice is delivered. A transfer, partial sale or conversion can change eligibility.

2. Identify the covered securities
Look for the definition of “New Securities” or its equivalent. It may cover a new class of preferred stock but exclude common stock issued under an employee plan, securities issued on conversion of existing instruments, equipment or bank financing, strategic transactions, stock splits, or other specified categories. A company may argue that an issuance falls within a carve-out even though it increased the share count.
3. Check conditions and exceptions
Rights can depend on accreditation, delivery of investor information, minimum purchase amounts, compliance with securities laws, or the investor’s continuing status. Agreements may terminate the right after an initial public offering, a sale of the company, a missed deadline or a prohibited transfer. A prior waiver can matter, but it should be documented; silence is not necessarily a waiver.
4. Match the dates to the contract
Record when notice was sent, how it was sent, what the notice contained, the election deadline and the closing date. Determine whether business days or calendar days apply and whether the agreement permits notice by email. If the financing had a rolling or multiple close, read the provision describing how participation works at each close. The operative language may permit later closings, require a new notice, or establish a single election for the entire round.
Reconstruct the notice and election process
Create a timeline that another lawyer could verify without guessing. Include:
- The date and method of the company’s notice.
- The security offered, price, conversion terms, liquidation preference and any material ancillary terms disclosed.
- The ownership calculation or formula used for the investor’s pro rata amount.
- The deadline and instructions for exercising the right.
- The investor’s response, including the amount requested and the time sent.
- Any acknowledgment, correction, rejection or request for additional information.
- Each closing date and whether the allocation changed between closings.
Compare the notice with the agreement’s required content. A notice that omits the price, class, valuation cap, discount, side rights or deadline may create a process dispute, but the legal effect depends on the contract and governing law. Preserve email headers, portal records and delivery confirmations; a screenshot without metadata may not establish when a message was received.

Separate a pro rata right from an oversubscription right
A pro rata right generally lets an eligible holder purchase enough of the covered issuance to maintain its percentage ownership immediately before the round. It does not automatically let that holder take shares that another investor declined to buy.
Quick wins for a faster PC:
Scan for outdated or missing drivers - takes under a minuteDriver Scan →Repair Windows errors before they cause bigger problemsFix Now →| Question | Pro rata participation | Oversubscription |
|---|---|---|
| Purpose | Maintain the investor’s existing percentage. | Acquire more than the minimum percentage amount. |
| What must the agreement say? | A right to purchase the holder’s calculated share of the issuance. | An express right to request unused shares and rules for allocating them. |
| If demand exceeds availability | The holder normally receives its stated minimum, subject to conditions. | Extra shares may be allocated by priority, a second pro rata formula, board discretion or another waterfall. |
| If another holder declines | Declined shares do not necessarily become available. | They may become available only if the agreement’s oversubscription process is triggered. |
Read the allocation waterfall carefully. It may give priority to strategic investors, require all requests to be scaled back, or allow the company to place leftover securities elsewhere after a short period. A request for more shares cannot be treated as a guaranteed entitlement without that language.
Evaluate the possible legal routes
Contract claim
If the signed agreement covered the issuance, the investor was eligible, the conditions were met and the company failed to provide the promised opportunity, a breach-of-contract theory may be available. The analysis turns on the exact text, exceptions, waiver history, notice and election record, and what loss can be proved. A term sheet, informal promise or the fact that another investor received an allocation is not a substitute for the investor’s own enforceable agreement.
Fiduciary-duty and fairness concerns
An insider’s participation can create a conflict question, particularly when directors approved a down round that substantially diluted existing holders or gave an interested party favorable warrants, conversion terms, fees or governance rights. Legal commentary on insider financings describes potential challenges based on fiduciary duties and the fairness of the process, but it does not treat a conflict or dilution as automatic liability.
Relevant facts include who negotiated the terms, whether disinterested directors approved them, what alternatives were considered, how the price was set, whether the company faced an urgent financing need, and whether the insider received terms unavailable to other holders. The standard of review and available remedies depend on the governing law, the company’s charter and the procedural posture of the case.

Disclosure-related issues
A disclosure theory may arise if material facts about the financing, valuation, conflicts, side arrangements or use of proceeds were withheld or misstated. Materiality is context-dependent: a missing fact must be significant to the investor’s decision, not merely something the investor would have found interesting. The investor must also consider what information the company was obligated to provide under the agreement or applicable law. Commentary identifying disclosure as a possible avenue is not a determination that a particular omission creates liability.
Negotiated resolution
Before filing a claim, an investor may ask the company to explain the allocation, provide the missing notice information, honor an unexpired right, reopen an election window, correct a closing error or discuss a consensual adjustment. Possible adjustments could include a late purchase if securities remain available, a correction to the cap table or another negotiated economic solution. None is guaranteed, and a written request should avoid stating that a violation has already been proven.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone.Use fairness evidence without overstating it
Equal access can help a company defend a fairness challenge. If all eligible holders received the same terms, adequate information and a genuine opportunity to participate, that fact may support the company’s position. It does not guarantee that the financing was fair, because pricing, conflicts, board conduct, side agreements and disclosure can still matter.
Conversely, different treatment is not automatically unlawful. Investors may have different contractual rights, may invest at different stages, or may receive different terms for a documented commercial reason. The useful comparison is not simply “who got more,” but whether similarly situated holders were treated differently without a contractual or business justification.
Preserve evidence and protect your position
- Save the original agreements and a read-only copy of every relevant email and attachment.
- Export data-room access logs, notice timestamps and portal confirmations if available.
- Capture cap-table versions before and after the round, noting who prepared each version.
- Record calls and meetings in contemporaneous notes; do not secretly record where local law prohibits it.
- Identify the people who sent the notice, calculated allocations, approved the financing or negotiated insider terms.
- Ask counsel how to preserve privilege before forwarding sensitive analysis to a broad investor group.
Do not publish accusations, threaten directors personally or circulate confidential documents while the facts are still being checked. Public statements can damage negotiations, trigger confidentiality issues or create avoidable defamation and securities-law risk.

Questions your lawyer will need answered
A startup-financing lawyer will usually need the company’s state of incorporation, the agreement’s governing law, the security issued, the relevant dates, the investor’s ownership immediately before the round, the notice and election record, and the current status of the financing. Explain whether the round is closed, whether securities remain available, and whether the company has distributed an updated cap table.
Ask counsel to analyze standing, available remedies, any contractual forum or arbitration clause, limitation periods and whether emergency relief is realistic. The materials available here do not establish a universal deadline or remedy. Those questions require jurisdiction-specific review, and delay can matter if a closing cannot be unwound or securities are transferred to later holders.
A practical decision path
- Classify the complaint. Decide whether it is missed participation, denied oversubscription, unequal terms, insider conflict, inadequate disclosure or a combination.
- Locate the controlling text. Read the signed agreement, definitions, eligibility thresholds, exceptions, waivers and governing-law clause.
- Recalculate the entitlement. Use the contract’s ownership formula and the company’s pre-round cap table; do not rely on an online pro rata calculator alone.
- Audit the process. Compare the actual notice, information, deadline, response and closing mechanics with the contract.
- Preserve and request. Secure the evidence and send a measured written request for clarification or correction.
- Obtain tailored advice. Have counsel assess contract, fiduciary and disclosure theories together, including standing, remedy and timing.
- Choose a proportionate response. Negotiate where a practical correction is possible; consider formal proceedings only after the rights, facts and costs are understood.
What this means for common investor questions
Can existing investors be left out of a startup funding round?
Yes, if they have no applicable participation right or if the issuance falls within a valid exception and the company follows the agreement. Exclusion may be contestable when a covered right was active, the holder met its conditions and the promised process was not followed.
Did the company have to give notice before issuing new shares?
Only if a contract, charter provision or applicable law required notice for that issuance. The timing, contents and delivery method come from the operative document; another investor’s notice does not establish your right.
Can an investor sue because insiders received a better deal?
Possibly, but a better deal alone is not enough. Counsel must examine conflicts, approval procedures, pricing, ancillary terms, disclosures, standing and the governing legal standard.
Can an investor sue because the startup diluted its shares?
Dilution by itself is generally not proof of a violation. A viable claim usually requires an identifiable contractual or legal duty, a failure to meet it and a remedy recognized under the governing law.
Bottom line
Start with the documents and the timeline, not the size of the dilution. Establish whether an enforceable right covered the issuance, whether notice and allocation rules were followed, and whether any insider or disclosure facts create a separate fairness issue. Preserve the evidence and obtain jurisdiction-specific startup-finance advice before demanding a remedy or making public allegations.
