What Should You Do With Your Investments During a Recession?

Do not make an all-or-nothing investment decision merely because recession headlines are frightening. First protect your household’s ability to pay near-term bills, then check whether your portfolio still matches its goals, time horizon and risk tolerance. If market movements have pushed the portfolio away from its intended mix, rebalance deliberately rather than trying to predict the next market move. Keep money needed soon in assets whose volatility you can tolerate, maintain suitable diversification, and continue investing only when your cash flow and emergency reserves support it.

No allocation can guarantee that investments will avoid losses, and no strategy can promise a particular recovery date. The right action depends on facts such as your income stability, debts, tax situation, account type, goals and withdrawal needs.

Start with the household balance sheet, not the recession forecast

A recession headline does not tell you whether selling is appropriate. A portfolio that is suitable for a retirement goal decades away may be unsuitable for a house deposit, tuition payment or other expense due next year. Before changing investments, establish whether your household can withstand an income interruption or an unexpected bill without selling volatile holdings at an unfavorable time.

Check liquidity and income risk

  • List essential monthly expenses and identify which costs cannot be delayed.
  • Review how secure each income source is, including employment, contracting, commissions and business revenue.
  • Identify cash reserves and accounts that can be accessed without market-price risk or a penalty you cannot afford.
  • Note any large, known expenses in the next several months or years.

Consumer guidance from the Financial Conduct Authority emphasizes putting immediate finances in order, prioritizing emergency savings and dealing with short-term debt before taking investment risk. U.S. Securities and Exchange Commission (SEC) investor education similarly links financial resilience and accessible savings with avoiding premature liquidation of investments.

Deal with expensive short-term debt

High-interest credit-card or similar short-term debt can grow faster than a conservative investment is expected to earn. Paying it down may improve your financial position more reliably than adding risk to a portfolio. The appropriate order depends on interest rates, repayment terms, tax treatment and your need for liquidity, so compare the actual cost of the debt with the consequences of reducing your cash reserve.

Separate emergency money from investment money

Emergency savings are for resilience, not for capturing a market rebound. If using invested money to cover rent, food, medical costs or debt payments is a realistic possibility, the portfolio is carrying more short-term risk than your circumstances can support. Do not invest emergency cash simply because prices have fallen.

Match each investment to a goal and a date

The SEC defines a time horizon in relation to a financial goal. Horizon and risk tolerance jointly shape asset allocation: how much is held in stocks, bonds, cash and other assets. A long horizon can provide more time to recover from volatility, while a short horizon generally calls for less exposure to assets that could fall sharply when the money is needed.

Goal timing Question to answer Decision implication
Near term Could this money be needed during a market downturn? Favor an amount and mix that can meet the obligation without forcing a sale after a fall. Exact products depend on account, currency, access and local rules.
Intermediate How much flexibility exists if the goal is delayed? Use a risk level that reflects both the date and your ability to postpone spending; review the plan as the date approaches.
Long term Can you keep the money invested through substantial declines? A longer horizon may increase capacity for volatility, but only if you can tolerate losses and continue following the plan.

Do not let a retirement account label decide the allocation by itself. A retirement goal can still include near-term withdrawals, and a taxable account can hold money for either a short- or long-term purpose. Assign every major holding to a specific goal, then ask whether the likely timing of that goal is compatible with the holding’s potential volatility.

Inspect the portfolio’s actual risk and diversification

Diversification spreads exposure across and within asset classes. It can reduce the damage caused by one company, sector, country or asset class performing poorly, but it cannot guarantee protection when broad markets decline. As Investor.gov puts it, “Diversification can’t guarantee that your investments won’t suffer if the market drops.”

Look beyond labels

Record the portfolio’s exposure to stocks, bonds, cash and other assets. Then inspect concentration inside each category:

  • Largest individual positions and their percentage of the portfolio.
  • Sector, industry and geographic concentration.
  • Employer stock or other income-linked holdings.
  • Funds that own many of the same companies.
  • Whether a supposedly balanced fund has a risk level that fits your goal.

Owning several funds does not automatically mean you are diversified. Two funds can overlap heavily, and a broad fund can still leave the household concentrated when combined with employer shares or a business stake. Use the holdings reports and allocation information for each fund rather than relying on its name.

Rebalance according to a policy, not a prediction

When asset classes move by different amounts, the portfolio weights drift. A stock-market decline, for example, can leave a portfolio with a smaller stock share than intended; a stock rally can do the opposite. Rebalancing restores the target mix that was chosen for the goal and risk level. It is a risk-control process, not a forecast of which asset will rise next.

A practical rebalancing sequence

  1. Write down the intended allocation. Use the plan or investment policy you originally selected, including any permitted ranges.
  2. Measure current weights. Include every account and any concentrated assets that affect household risk.
  3. Identify material drift. Decide in advance whether you will review on a calendar schedule, when a percentage-point threshold is crossed, or through a combination of both.
  4. Use the least disruptive change first. New contributions, withdrawals or exchanges within an account may reduce drift without selling every position.
  5. Check taxes and transaction costs. A sale in a taxable account can realize a gain or loss; commissions, spreads, fund charges and account restrictions can also matter.
  6. Document the decision. Record the target, date, reason and any exceptions so that a later headline does not trigger an impulsive reversal.

SEC materials describe calendar-based and threshold-based reviews and note that rebalancing generally works best when done relatively infrequently. Constantly trading in response to news can turn a risk-control process into market timing.

Continue contributions only when they are affordable

Periodic investing can help investors follow a plan through both rising and falling markets, but it is not a guarantee of profit and it does not make emergency cash available. Continue regular contributions when income, debt payments and reserves leave room for them. Reduce or pause contributions if doing so is necessary to cover essential expenses or to prevent expensive borrowing.

Avoid short-term trades intended to guess the bottom or the next rebound. Investor education warns that attempts to time the market can lead to buying after prices rise and selling after they fall. A contribution schedule should support a long-term plan, not become a reason to invest money you may need immediately.

Handle tax-loss harvesting as a technical decision

In a taxable account, realizing an investment loss may offset realized capital gains. Fidelity’s investor guidance also discusses a limited offset against ordinary income, but the applicable amount, ordering rules and carryforwards must be checked against current Internal Revenue Service rules and your jurisdiction. Tax benefits are not automatic and vary with filing status, account type, holding period and state or local law.

Before realizing a loss, check four issues

  • Investment plan: Do you still want the exposure, and is there a suitable replacement that keeps the intended risk mix?
  • Wash-sale rules: Buying a substantially identical security in the restricted period can affect whether the loss is currently recognized. Include purchases in other accounts and transactions by a spouse where the rules apply.
  • Trading costs and spreads: A tax result can be reduced by the cost of selling and replacing the holding.
  • Future tax consequences: A replacement security may have a different cost basis, holding period and eventual gain.

Never let a possible deduction override a sound allocation or force you into an unsuitable substitute. Verify current federal and state guidance or consult a qualified tax professional before acting.

Compare the available actions by purpose

Action When it may fit Main risk or limitation
Keep the allocation unchanged The portfolio still matches the goal, horizon, liquidity needs and risk tolerance. You must be able to tolerate continued volatility and avoid panic selling.
Rebalance toward the target Market movements have created meaningful drift from the intended mix. Taxes, transaction costs and account rules can make implementation expensive.
Reduce risk for a near-term goal The money will be needed soon and a loss would threaten the objective. Moving too early or too far can reduce long-term growth and make a later recovery harder to capture.
Sell everything Only a documented change in goals, liquidity needs or risk capacity supports a complete exit. It locks in losses, creates a difficult re-entry decision and can cause you to miss a rebound.

The relevant comparison is not which asset “wins a recession.” Compare each option on goal timing, ability and willingness to bear loss, liquidity, concentration, taxes, costs and the amount of ongoing management it requires.

Choose an implementation method you can maintain

Self-managed allocation

A self-managed portfolio can be transparent and flexible, but you must monitor drift, overlapping holdings, fees, tax lots and beneficiary or account rules. Write down the target and review process before a downturn, when emotions are less intense.

Diversified pooled funds

A diversified fund can simplify exposure across many securities. Read the actual holdings, asset mix, fees, turnover and policy. “Diversified” in a fund name does not establish that the combined household portfolio is diversified.

Target-date funds

The SEC describes target-date funds as typically shifting toward a more conservative mix as the target date approaches. The glide path, stock and bond exposure, fees, and whether the fund reaches its most conservative mix at or after the date vary by fund. Assess the actual allocation and whether it fits your withdrawal plan; the date alone is not a recommendation.

Common recession mistakes and the fix

  • Reacting to a headline: Use your written plan and current household facts as the trigger for action.
  • Treating all goals alike: Separate near-term spending from distant retirement or legacy goals.
  • Confusing many holdings with diversification: Check underlying positions and overlap.
  • Ignoring debt and cash needs: Restore resilience before adding market risk.
  • Rebalancing constantly: Use a calendar or pre-set threshold and review relatively infrequently.
  • Chasing a tax deduction: Check wash-sale rules and the replacement investment before selling.
  • Using emergency savings to buy a dip: Keep the reserve available for its actual purpose.
  • Assuming recovery is guaranteed on a schedule: No source can promise that markets will recover by a particular date.

A recession-ready review you can complete this week

  1. List essential expenses, income risks, emergency reserves and short-term debt.
  2. Assign every account and major holding to a goal and an expected spending date.
  3. Calculate current asset weights and identify concentrated or overlapping exposures.
  4. Compare the current mix with the target allocation and your ability to tolerate a large loss.
  5. Decide whether a contribution, withdrawal or rebalance is needed under your written policy.
  6. Estimate taxes, spreads, fees and account restrictions before placing any order.
  7. Set the next review date and the conditions that would justify an earlier review.

Seek individualized financial or tax advice when the decision involves a complex withdrawal plan, concentrated employer stock, business assets, a major change in income, multiple tax jurisdictions or uncertainty about your capacity to withstand losses. An adviser cannot eliminate market risk, but can help translate your goals and constraints into a documented plan.

This article is general education, not individualized investment or tax advice. Rules and suitable actions differ by country, account type and personal circumstances. U.S. readers should verify current federal and state tax rules; UK readers should note that Financial Conduct Authority guidance is consumer guidance for the UK and does not determine U.S. tax treatment.
