What risks should you consider before investing in Bitcoin?

Bitcoin investing has two separate risk tracks: the price can fall sharply, and you can lose access to the asset or the platform holding it. A buyer may suffer a market loss, a private-key loss, theft, a withdrawal freeze, or a combination of these. The right questions are not only “Where could the price go?” but also “Who controls access, what legal claim do I have, and what happens if that provider fails?”

This is an educational risk guide, not a prediction or a recommendation to buy or sell. Rules, protections and tax results vary by jurisdiction, product and provider, so verify current official guidance before acting.

1. Bitcoin’s price can fall dramatically

Bitcoin is a highly volatile asset. The U.S. Securities and Exchange Commission (SEC) wrote in its 2014 investor alert that “The exchange rate of Bitcoin historically has been very volatile and the exchange rate of Bitcoin could drastically decline.” The same alert gave a historical example of Bitcoin falling by more than 50% in one day. That example describes an event cited in a 2014 alert; it is not a forecast or a current measurement of volatility. Read the alert at Investor Alert: Bitcoin and Other Virtual Currency-Related Investments.

The practical implication is straightforward: you could lose a substantial part of your investment, and a severe decline could occur faster than you can react. Do not base a decision on an assumption that a past price will return, that a long-term holding period guarantees recovery, or that a popular asset cannot become less liquid when you need to sell.

Bitkey Bitcoin Hardware Wallet, No Screen - Self-Custody, No Seed Phrase
  • BITCOIN EXCLUSIVE, PHONE VERIFICATION: Bitkey is designed from the ground up exclusively for bitcoin — a dedicated hardware wallet for secure bitcoin storage. Approve transactions with a tap using your phone and NFC. No device screen is required.
  • SELF-CUSTODY, NO EXCHANGE OR CUSTODIAN REQUIRED: You hold two of the three keys in the Bitkey system – one on your phone and one on your Bitkey device. The third is stored on Bitkey’s server and cannot move your bitcoin on its own.
  • NO SEED PHRASE: Set up and use Bitkey without creating or storing a seed phrase.
  • 2-of-3 MULTISIG: Three keys are stored separately across your phone, Bitkey device, and Bitkey’s server. Any two keys are required to move your bitcoin.
  • BUILT-IN RECOVERY: Encrypted backup and recovery tools can help you regain access if you lose your phone or Bitkey device. You can also designate a Recovery Contact.

Market loss is different from access loss

A 40% price decline is a market risk. Losing the private key needed to control coins, having an account hacked, or being unable to withdraw from a service is a custody or platform risk. These risks can occur independently. A price recovery would not restore a lost recovery phrase, and a secure wallet would not protect you from a falling market price.

Ask whether a total loss is tolerable

Before committing money, consider the consequences if the position became nearly worthless or if access were unavailable for an extended period. This is a personal risk-capacity question, not a claim that a total loss is inevitable. Money needed for rent, debt payments, emergencies or near-term obligations should not be treated as money available for a highly volatile asset without careful consideration.

2. Understand what a Bitcoin wallet actually does

A wallet does not hold Bitcoin like a physical container holds an object. The SEC’s December 12, 2025 bulletin explains that crypto wallets store the private keys or passcodes used to access crypto assets; the assets themselves remain recorded on the relevant blockchain. The bulletin, Crypto Asset Custody Basics for Retail Investors, is the key source for understanding this distinction.

Self-custody: control and responsibility are combined

With self-custody, you control the private keys. That can remove dependence on a trading platform for day-to-day access, but it makes you responsible for protecting the keys, passcodes and any recovery phrase. The SEC states: “Self-custody also means that you have sole responsibility for the security of your crypto assets’ private keys.”

  • Effortless Asset Management: Monitor and transact seamlessly with Trezor Suite, our intuitive desktop and mobile app
  • Enhanced Backup Solution: Rest assured with Multi-share Backup, eliminating single points of failure for secure cold wallet recovery
  • If the key or recovery information is lost, you may be unable to access the asset.
  • If it is disclosed or stolen, another person may gain control.
  • Malware, phishing, a damaged device or an error during setup can create operational problems even when the market price is unchanged.
  • A hardware wallet is one possible physical tool for self-custody, but the device does not eliminate market risk or rescue a compromised recovery phrase.

Self-custody is therefore a responsibility model, not a universal safety rating. Decide how you would keep recovery information secure, how you would document an inheritance or emergency plan, and how you would regain access if a device failed. Do not assume that a device, app or manufacturer can recover a secret that only you were meant to possess.

Third-party custody: fewer key-management tasks, more provider dependence

A platform, custodian or other provider may hold or manage the keys for you. That can reduce the need to perform key-management tasks personally, but it creates reliance on the provider’s security, solvency, terms, withdrawal process and internal controls. The custody bulletin advises retail investors to understand how custody works and to examine annual asset-based, transaction, transfer, setup and closure fees.

Before using a provider, find out whether you have a right to withdraw the actual Bitcoin, whether transfers can be delayed or restricted, how the provider stores assets, and what happens if you lose account credentials. A provider’s convenience does not mean that the arrangement has the same protections as a bank deposit or brokerage account.

3. Compare the main ways to obtain Bitcoin exposure

“Buying Bitcoin” can describe different legal and operational arrangements. Identify exactly what you are acquiring and who owes you access or performance.

Arrangement Who controls keys or the claim? Main added questions
Direct Bitcoin with self-custody You control the private keys. How will keys and recovery information be secured? What is the plan for loss, theft, incapacity or inheritance?
Direct Bitcoin with a third-party provider The provider may control or manage the keys for your account. Can you withdraw and transfer? What fees, limits, outages, security controls and insolvency arrangements apply?
A security or fund-like product referencing Bitcoin You generally hold a legal claim on the product or issuer rather than directly controlling Bitcoin keys. What are the issuer, intermediary, tracking, liquidity, fee and legal-protection risks? What happens if an intermediary fails?

No row is automatically safer. The correct comparison depends on your ability to manage keys, the provider’s terms, the product’s legal structure and the protections available where you live. Do not treat a claim on a product as identical to direct ownership of Bitcoin.

4. Exchanges and intermediaries can fail

The SEC’s Bitcoin alert warns that exchanges and wallet services may stop operating or shut down because of fraud, technical glitches, hacking or malware. It also warns that recovery may be limited when fraud or theft causes a loss. Keeping assets on a platform therefore adds a counterparty risk separate from Bitcoin’s market price.

A 2023 SEC alert about crypto-asset securities describes additional risks for relevant products and intermediaries, including volatility, illiquidity, withdrawal suspensions, bankruptcy and conflicts that can arise when a firm combines exchange, broker and custody functions. Its scope matters: it addresses crypto-asset securities and related intermediaries, not a universal legal description of every direct Bitcoin holding. Read it at Exercise Caution with Crypto Asset Securities: Investor Alert.

Questions to ask before leaving assets on a platform

  • Is the provider acting as an exchange, broker, custodian, lender or several of these at once?
  • Do the terms give you a right to withdraw specific assets, or only a contractual claim against the firm?
  • Can withdrawals be paused, delayed or limited during market stress, maintenance or an investigation?
  • What fees apply to purchases, transfers, withdrawals, account closure and custody?
  • How are customer assets handled if the firm becomes insolvent?
  • Which entity and jurisdiction are responsible for the account?

Read the customer agreement and fee schedule rather than relying on a displayed account balance. A balance shown on a website is not, by itself, proof that you can withdraw immediately or that the asset has the protections associated with a regulated bank or brokerage account.

5. Fraud can look like an investment opportunity

Fraudsters use Bitcoin and other digital assets because transfers and online promotions can make an offer appear fast and global. The SEC Bitcoin alert and a joint SEC/CFTC warning identify several warning signs:

  • Guaranteed high returns or claims of little or no risk.
  • An unsolicited message, social-media contact or unexpected invitation to invest.
  • Pressure to act immediately or keep the opportunity secret.
  • A seller, adviser or website that is unlicensed or unregistered where registration is required.

These signs are reasons to stop and verify; one sign alone is not proof that every offer is fraudulent. Independently check the firm or person through the relevant regulator, confirm the legal entity you would be dealing with, and determine exactly what is being offered. Do not let a polished website, a dashboard showing profits or a claim of “proof of reserves” substitute for understanding withdrawal rights, liabilities and independent verification. The SEC’s crypto-asset securities alert cautions that proof-of-reserves statements can have important limitations in their relevant context.

Be especially cautious when someone asks for an additional payment to release a withdrawal, pay a tax, unlock an account or recover a supposed profit. A demand for urgency should prompt verification through an independently found official contact route, not a larger payment.

6. Legal protections depend on the product and location

The 2014 SEC alert said Bitcoin was not legal tender and noted that governments could restrict its use or exchange. That historical statement should not be read as a complete description of current law in every country or U.S. state. Rules change, and the answer can differ depending on whether you hold Bitcoin directly, use a custody service or buy a security that references digital assets.

In the U.S. context, the same alert compared digital-wallet or exchange holdings with FDIC-insured bank deposits and SIPC-protected brokerage accounts, saying they did not have similar protections. That comparison is not a blanket answer for every modern product. Determine which entity owes you the asset or payment, what protection regime applies to that entity, and whether the protection covers the specific loss you are worried about.

Do not infer regulatory approval from a registration, a license in another jurisdiction, or an app being available in your country. Verify current information with the relevant official regulator before making a legal or protection assumption.

7. Tax treatment and record-keeping require current local guidance

Tax results can depend on jurisdiction, product type and the transaction involved. Buying, selling, transferring, spending or merely holding Bitcoin may not have identical consequences, and the available evidence here does not establish comprehensive current rules across countries, states or transaction types.

Before acting, consult the current guidance from your tax authority or a qualified tax professional who understands digital assets. Keep records of dates, amounts, fees, transfers, wallet addresses and the identity of the platform or product involved. Records do not determine the tax result, but missing information can make it harder to report accurately or explain a transaction.

8. A practical pre-investment checklist

  1. Identify the exposure. Write down whether you would hold direct Bitcoin, use a third-party custodian or buy a security or fund-like product that references Bitcoin.
  2. Map the access path. Determine who controls the keys, who can authorize withdrawals and what happens if you lose credentials or the service becomes unavailable.
  3. Read the terms. Check withdrawal rights, transfer limits, outage provisions, insolvency language, fees and account-closure rules.
  4. Verify the provider. Confirm the legal entity, jurisdiction, registration status where applicable and an independently sourced contact method.
  5. Test your own security plan. For self-custody, decide how keys and recovery information will be protected from loss, theft, disclosure and device failure. For third-party custody, understand the provider’s recovery and authentication process.
  6. Challenge the sales pitch. Treat guaranteed returns, urgency, unsolicited contact and unregistered sellers as warning signs requiring independent verification.
  7. Check current law and tax rules. Use official local sources for the product and jurisdiction you will actually use.
  8. Set a loss boundary. Consider whether losing the invested amount, losing access temporarily or paying unexpected fees would damage essential plans.

Bottom line

Before investing in Bitcoin, evaluate price volatility, private-key or custody failure, platform solvency and withdrawals, fraud, legal protections and tax obligations as separate questions. A secure key-management plan cannot prevent a market crash, and a price increase cannot repair a lost key or failed intermediary. Understanding the exact product, the party responsible for access and the current rules in your jurisdiction is the minimum foundation for an informed decision.
