What Mortgage Insurance Companies Do and How They Make Money

U.S. private mortgage insurers transfer a defined portion of a lender’s or mortgage investor’s loss risk on high-loan-to-value conventional mortgages. They collect premiums and investment income, then use that money for claims, operating costs, reinsurance, taxes and the capital required to remain able to pay future claims. The insurance protects the lender or investor—not the borrower—from specified default losses.

For a borrower, the practical issue is whether the added cost of private mortgage insurance (PMI) makes a low-down-payment loan worthwhile, how the premium is charged, and when the coverage can end.

What is mortgage insurance and how does it work?

Mortgage insurance is credit-risk coverage attached to a home loan. If the borrower defaults and the insured loss meets the policy’s terms, the mortgage insurer pays an eligible claim to the insured lender or mortgage investor. The payment reduces the insured party’s loss; it does not erase the borrower’s debt or guarantee that foreclosure will be avoided.

The Consumer Financial Protection Bureau explains the purpose this way: “Mortgage insurance lowers the risk to the lender of making a loan to you, so you can qualify for a loan that you might not otherwise be able to get.” That risk reduction is the product’s central economic function.

Who the policy protects

The lender, a loan owner, or an investor in a mortgage-backed structure is the insured party. The homeowner generally pays the premium, either directly through the mortgage payment or through a charge at closing, but does not receive an insurance benefit for missed payments, damaged credit, collection activity or foreclosure expenses.

Why high loan-to-value loans need it

A loan with a small down payment gives the borrower less equity cushion. If the property must be sold after default, the sale proceeds may not cover the unpaid principal, interest, legal costs and other allowable expenses. PMI is designed to absorb a specified first layer of that credit loss, making the loan more acceptable to lenders and secondary-market investors.

What happens after a default

  1. The borrower becomes delinquent under the loan’s servicing rules.
  2. The servicer follows its loss-mitigation and foreclosure procedures and determines the eventual property or workout loss.
  3. The insured party submits a claim that meets the policy’s notice, documentation and eligibility requirements.
  4. The insurer calculates the covered amount under the policy. It may not equal the entire mortgage balance.
  5. The insurer pays the eligible claim, subject to exclusions, limits, deductibles or other contractual provisions.

Coverage therefore changes who bears part of a loss; it does not make a default costless or prevent the normal consequences of nonpayment.

What is private mortgage insurance?

Private mortgage insurance is coverage supplied by a private company on a conventional mortgage. It commonly applies when the borrower’s down payment is below 20 percent, or when a refinance leaves less than 20 percent equity, although the exact requirement depends on the loan, investor and lender.

Premiums are usually collected through the lender or mortgage servicer. The insurer receives the premium in exchange for taking a defined share of default risk. Fannie Mae and Freddie Mac describe primary mortgage insurance as first-loss protection on loans whose balance is above 80 percent of the property value, subject to their eligibility and coverage rules.

PMI is different from the insurance attached to government-backed programs. FHA, USDA and VA loans have their own fee, insurance or guarantee structures, eligibility standards and termination rules. A borrower cannot assume that a cancellation right available on a conventional PMI loan applies to a government-backed loan.

How mortgage insurance companies earn revenue

Recurring premiums

Many policies charge a monthly premium, often included in the borrower’s monthly mortgage payment. Some contracts use an annual premium schedule or another recurring format. Recurring premiums can continue while the policy remains in force and the loan meets the insurer’s requirements.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Single and split premiums

A single premium is generally paid at origination, either by the borrower or through a lender-paid arrangement. A split-premium design combines an upfront charge with lower recurring payments. An upfront premium may not be refundable if the borrower moves or refinances, so its cost should be evaluated over the period the borrower realistically expects to keep the loan.

Premium design How it is paid Important cost question
Monthly or recurring Collected over the life of the coverage through the servicer How long will the charge continue, and what event ends it?
Single upfront Paid at closing or financed into the loan Is any portion refundable if the loan is refinanced or the home is sold?
Split premium Part upfront and part recurring Does the lower monthly amount justify the upfront payment?

Rates are not universal. A borrower’s down payment, credit score, loan term, occupancy, property type and other underwriting factors can affect the quoted premium.

Investment income

Insurers hold eligible assets against future claims and operating needs. The interest and other returns from those assets produce investment income. MGIC’s 2025 annual report identified net investment income as a material contributor to results and noted that it depends on investment yields and the amount of invested assets.

Investment income can support profitability even when premium volume is unchanged, but it also varies with market yields, asset mix and regulatory limits. It is not a substitute for adequate underwriting or capital.

Why premiums are not the same as profit

A premium dollar must support obligations that may arise years after the policy is issued. An insurer’s economic result is closer to premiums plus investment income, minus expected and realized credit losses, operating expenses, reinsurance costs, taxes and the cost of holding capital.

Cash inflow or outflow Role in the business
Premiums Compensation for accepting insured mortgage-credit risk
Investment income Return earned on assets held for claims and corporate needs
Claims and loss-adjustment costs Payments and administration when covered defaults produce eligible losses
Operating expenses Underwriting, servicing support, technology, staff, legal and compliance costs
Reinsurance Payments to transfer part of the insurer’s own exposure to another risk bearer
Taxes and capital costs Government charges and the required return on funds tied up to support solvency

Radian describes evaluating portfolio economic value with projected premiums, credit losses, investment income, operating expenses, taxes and an assumed cost of capital. That framework explains why a large premium book does not automatically produce a large profit.

Claims, capital and financial strength

Loss severity matters

Insurers face both the frequency of defaults and the severity of each resulting loss. A claim can be larger when home prices fall, foreclosure takes longer, property damage is extensive or the borrower has little recoverable equity. The policy determines which portions of the loss qualify; the insurer does not simply pay the unpaid mortgage balance in every case.

Capital must be available when claims arrive

Regulatory and mortgage-investor rules require insurers to maintain capital and eligible assets relative to their risk. During the financial crisis, some mortgage insurers lacked sufficient capital to pay claims in full, exposing the Enterprises to additional losses. Financial strength is therefore part of the coverage’s value: a policy is useful only if the insurer can meet valid obligations.

Reinsurance and risk sharing

An insurer may buy reinsurance so another company assumes a portion of potential losses. Reinsurance can reduce peak exposure and capital strain, but it carries a cost and depends on the reinsurer’s ability to perform. It is distinct from the primary PMI policy that supports a particular borrower’s conventional loan.

How insurers manage and transfer mortgage risk

Private mortgage insurers price and control risk through several layers:

  • Underwriting: assessing borrower credit, loan-to-value ratio, debt characteristics, property and occupancy.
  • Pricing: charging more for riskier combinations and less for stronger ones, subject to market and investor requirements.
  • Portfolio management: monitoring geographic, product, vintage and borrower concentrations rather than treating every loan as identical.
  • Loss mitigation: working with servicers on alternatives that can reduce the eventual claim.
  • Reinsurance: transferring a portion of severe-loss exposure.
  • Capital and investments: holding permitted assets and surplus to satisfy claims and regulatory standards.

The Enterprises also use broader credit-risk-transfer programs involving securities, insurance and reinsurance transactions. The Federal Housing Finance Agency reported that, during 2025, the Enterprises transferred risk on single-family loans with approximately $343 billion in unpaid principal balance and $11.3 billion in risk in force. Those figures describe Enterprise credit-risk-transfer activity; they are not private-insurer revenue, PMI premiums, claims paid or the total amount of mortgage-insurance exposure.

What determines whether the business is profitable?

Mortgage insurance profitability changes with the interaction of pricing, defaults and capital. The main variables are:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Default frequency: more delinquencies generally create more claims.
  • Foreclosure and recovery severity: falling home values and expensive, lengthy resolutions can increase each claim.
  • Premium persistence: policies that remain in force longer generate more recurring premiums, while early payoff, refinance or cancellation ends them sooner.
  • Portfolio mix: credit scores, loan-to-value ratios, loan vintages, geography and product features affect expected losses.
  • Competition: pricing pressure can reduce premium yield even when volume grows.
  • Investment returns: asset yields and invested balances affect income.
  • Reinsurance pricing: transferring risk lowers exposure but adds expense.
  • Capital rules: required capital can limit dividends, growth or the amount of risk an insurer can write.
  • Operating efficiency: claims handling, technology, staffing and compliance costs affect the margin after premiums.

One year of reported earnings cannot reliably predict future returns because mortgage defaults, home prices, interest rates, refinancing activity and capital requirements can all change.

How much PMI costs borrowers and when it can end

Payment options

Under CFPB consumer guidance, a conventional borrower may pay PMI monthly, upfront at closing or through a combination of the two. Compare the total premium over the expected time in the home or loan, not just the first month’s payment. A lower monthly charge can conceal a large upfront amount, and an upfront charge may be nonrefundable after a move or refinance.

Borrower-requested cancellation at 80 percent

For many single-family, principal-residence mortgages covered by the Homeowners Protection Act and originated on or after July 29, 1999, the borrower may request cancellation when the scheduled principal balance reaches 80 percent of the property’s original value. The borrower generally must be current, have a satisfactory payment history, have no junior liens and satisfy the servicer’s documentation requirements. The servicer may also require evidence that the property value has not declined.

Automatic termination at 78 percent

Automatic termination generally occurs at the scheduled 78 percent point when the borrower is current, but the rule depends on the loan and statutory coverage. A midpoint-of-amortization termination rule can apply when the loan reaches the middle of its amortization schedule and other conditions are met.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Exceptions to check

FHA, USDA and VA loans, lender-paid mortgage insurance and some loans outside the Homeowners Protection Act have different termination mechanics. Ask the servicer for the loan’s specific cancellation date, valuation requirements and written-request procedure rather than relying on a general percentage.

Private PMI compared with other mortgage-insurance arrangements

Arrangement Typical loan context Who bears the program cost Cancellation or termination
Borrower-paid private PMI Conventional loan with a higher loan-to-value ratio Borrower, through monthly, upfront or split premiums Often subject to 80 percent request and 78 percent automatic rules when statutory conditions apply
FHA mortgage insurance FHA-insured mortgage Borrower-paid FHA premiums under program rules Different rules based on the loan’s terms and origination details
USDA guarantee or fee structure Eligible rural-housing program loan Borrower charges under USDA program rules Program-specific; not the conventional PMI timetable
VA guarantee Eligible VA-backed mortgage Program funding fee and lender pricing, subject to VA rules Not a conventional PMI policy
Lender-paid mortgage insurance Conventional loan where the lender pays the insurer Usually reflected in a higher interest rate or other loan pricing Terms differ; the borrower may not have the same cancellation process as borrower-paid PMI

How to compare a low-down-payment loan

  1. Request the full premium structure. Identify the monthly, upfront or split amount and whether an upfront payment can be refunded.
  2. Estimate the holding period. Compare total PMI and interest costs if you expect to sell, refinance or remain in the home for different lengths of time.
  3. Check the cancellation path. Ask when the scheduled balance reaches 80 percent, when automatic termination is expected and what conditions apply.
  4. Compare alternatives on the same loan amount. Include a larger down payment, borrower-paid PMI, lender-paid insurance and any government-backed option for which you qualify.
  5. Use your actual risk profile. Premiums vary with credit score, down payment and other underwriting facts, so a generic online rate is not a personal quote.

Common misunderstandings to avoid

  • “PMI protects me if I lose my job.” It protects the lender or investor against covered credit losses; it is not payment protection for the homeowner.
  • “The insurer pays the whole mortgage after foreclosure.” The claim is calculated under policy terms and normally covers an eligible loss, not automatically the full balance.
  • “Every mortgage insurance charge disappears at 20 percent equity.” The 80 percent request and 78 percent automatic rules apply only when the loan and borrower satisfy the relevant requirements.
  • “A government-backed loan uses the same PMI rules.” FHA, USDA and VA programs have separate insurance, guarantee and termination provisions.
  • “Premium revenue equals profit.” Claims, expenses, reinsurance, taxes, investment performance and capital requirements determine the result after revenue is collected.
  • “A large risk-transfer number is an insurer’s sales figure.” FHFA’s 2025 figures describe credit risk transferred by the Enterprises, not premiums or claims paid by private mortgage insurers.
