An AI startup is defensible when it owns a customer outcome that survives model substitution. That usually means a critical workflow, trusted distribution, permissioned data-learning loop, network effect, or operating capability that compounds with use. Access to a leading foundation model is not enough: model capabilities are spreading, prices are falling, and competitors can often rent a similar model.
The practical test is whether the startup can improve customer results, retain that value when its model provider changes, resist imitation by a rival or an internal engineering team, and deliver the outcome at sustainable gross margins. Defensibility is therefore a measurable business claim, not a synonym for “uses AI.”

Why model leadership alone is a fragile moat
The supply of capable language models has expanded rapidly. The OECD’s 2026 Artificial Intelligence markets report records an increase from 9 developers focused on language models for cognitive tasks in January 2024 to 47 in April 2026. Active text-to-text models rose from 22 to 453 over the same period. The report also finds that its aggregate, quality-adjusted price index for text-to-text models fell nearly 80% between January 2024 and April 2026.
Those figures describe an index and a market count, not an identical price cut for every provider. They do show why a startup should be cautious about treating temporary model superiority as its only barrier to entry. The OECD says leadership at the price-performance frontier can last only a few months. A rival may therefore obtain comparable capability before a startup has recovered the cost of building its product.

A model can still be strategically important. Better reasoning, latency, reliability, safety controls or context handling may win initial customers. But the durable question is what remains valuable if a customer can select another model, fine-tune an open model, or build a similar prompt-and-interface layer internally.
The seven tests for an AI moat
Use the following tests for any startup claiming defensibility. No single test is a universal ranking; strength comes from evidence across several dimensions.
| Axis | Question to test | Evidence of strength |
|---|---|---|
| Copyability | Could a competitor or customer reproduce the product with an available model and ordinary engineering? | Proprietary process knowledge, hard integrations, specialized operations or accumulated feedback that a basic wrapper lacks. |
| Learning loop | Does real use create permissioned feedback that measurably improves later outcomes? | Documented improvements in accuracy, resolution time, acceptance rate or another customer metric, with rights to use the data. |
| Workflow position | Is the product embedded in a consequential recurring process or system of record? | Approvals, audit trails, integrations and habits that make the product part of how work gets done. |
| Distribution | Does the startup have repeatable, trusted access to buyers that rivals lack? | Efficient acquisition, a durable channel, domain credibility and renewals not dependent on one founder’s relationships. |
| Network effects | Does participation by more users or partners improve the product for existing users? | More useful matching, benchmarks, shared artifacts or integrations as the network grows. |
| Model portability | Can customers retain value if the startup changes foundation-model providers? | Provider-agnostic architecture, evaluation suites and a product value proposition independent of one model. |
| Unit economics | Do margins hold after inference, hosting, data work, human review and support? | Contribution margin measured at realistic usage, including difficult edge cases and deployment costs. |
This framework reflects the competition and enterprise-buying issues discussed by the OECD, Andreessen Horowitz’s analysis of AI businesses, its 2024 enterprise survey, and McKinsey’s framework on reinforcing advantages. These are strategic analyses and market evidence, not controlled proof that one moat works in every sector.

Data becomes a moat only through a measurable learning loop
“We have lots of data” is not a defensibility argument by itself. Data may belong to customers, be publicly available, or become widely commoditized. Andreessen Horowitz summarizes the problem directly: “Data is the core of an AI system, but it’s often owned by customers, in the public domain, or over time becomes a commodity.”
A stronger claim has four parts:
- Rights: The startup has contractual permission to store and use the relevant inputs, outputs and feedback. Customer confidentiality, privacy rules and retention limits determine what can actually enter a training or evaluation set.
- Feedback: Product use produces signals tied to outcomes, such as an approved document, a corrected classification, a resolved support case or a rejected recommendation.
- Improvement: The company can show that incorporating those signals improves a defined metric for subsequent customers or tasks.
- Non-replicability: A competitor cannot cheaply obtain equivalent examples, labels, context or operational know-how from public sources or its own first customers.
The loop can be valuable even without training a new foundation model. A startup might use feedback to improve retrieval, routing, evaluation, guardrails, workflow defaults or human-review policies. The defensible asset is the combination of authorized data, instrumentation and operating knowledge that turns usage into better outcomes.
Ask for a before-and-after metric and its measurement conditions. “More accurate” is weak unless the company specifies the task, test set, error definition, time period and whether improvements hold outside the easiest customers. A learning loop that reduces review time by 30% on a recurring process is more credible than an unqualified claim of proprietary data.

Workflow ownership can outlast the rented model
Embedding an AI feature in a consequential workflow often creates more durable value than offering a general chat interface. A product connected to approvals, records, permissions and downstream systems can become the place where work is initiated, checked and completed.

- Operational context: The system sees the documents, policies, transactions or history needed to produce a useful result.
- Actionability: Its output triggers an approval, update, payment, case resolution or other measurable business action.
- Institutional memory: Configured rules, exception handling and audit history accumulate over time.
- Adoption depth: Multiple roles rely on the same process, making the product part of routine work rather than an occasional experiment.
Integration is not automatically healthy defensibility. Customers may resist proprietary lock-in and prefer the ability to change model or application providers. The OECD identifies switching costs, network effects, exclusive distribution and bundling as possible sources of downstream market power, while also describing low switching costs and contestability as beneficial to competition. A startup should therefore explain the value customers accumulate, not merely the inconvenience of leaving.
The portability question
Test the product under a hypothetical model change. If the underlying provider doubles its price, retires an API or delivers a weaker model, can the startup move providers without breaking the customer’s process? Provider-agnostic interfaces, internal evaluation suites, fallback models and exportable customer data reduce dependence. Portability can lower switching costs, but it may increase trust and make procurement easier.
The key question is: What customer value persists when the model changes? If the answer is the workflow, integrations, controls, accumulated configuration and measured business outcome, the startup owns more than model access. If the answer is only a particular model’s output quality, the moat is exposed.
Distribution, brand and networks are technical advantages when they change outcomes
Enterprise buyers often choose a product they can trust, deploy and support, not simply the one with the highest benchmark score. A repeatable sales channel, domain credibility, implementation expertise and reliable service can be defensible when they produce lower acquisition costs or higher retention than rivals achieve.
Distribution is strongest when it is repeatable rather than founder-dependent. Evidence includes a stable source of qualified opportunities, renewals across a segment, partner-led implementation that scales, and a sales cycle that does not restart from zero for every customer. A logo list without retention, expansion or deployment data is not a moat.

Brand matters when it reduces perceived risk in a high-consequence purchase. It is weaker when awareness is purchased through temporary advertising or when buyers can switch with no loss of outcome. Trust must be connected to a specific promise—security, compliance, accuracy, response time or service quality—and supported by operating performance.
Network effects require a similarly concrete mechanism. More users may improve matching, shared benchmarks, data coverage, collaboration or partner integrations. Merely having many users does not prove a network effect; measure whether an additional participant makes the product better for existing participants and whether that benefit is difficult to reproduce elsewhere.
McKinsey writes that organizations capturing outsized value from AI-enabled innovation tend to build “a few reinforcing advantages that compound.” In practice, a workflow can generate feedback, feedback can improve outcomes, better outcomes can increase retention, and retention can finance broader distribution. The reinforcing sequence—not any isolated feature—is what can become difficult to dislodge.

Operating economics are part of defensibility
A startup can have a technically differentiated product and still lack a viable moat if every additional customer consumes most of the revenue in variable costs. AI applications may incur inference, cloud operations, data cleaning, labeling, human review, security controls, integration work and customer-specific exception handling.
Andreessen Horowitz’s 2024 enterprise research reports an average 2023 spend of $7 million across foundation-model APIs, self-hosting and fine-tuning among dozens of companies it interviewed or surveyed. That is a reported sample figure, not a market-wide average. The same research says AI companies it had spoken with often spent 25% or more of revenue on cloud resources, while anecdotal data suggested some spent 10–15% of revenue on data cleaning and labeling. These observations show which costs to investigate; they are not audited sector benchmarks.
Lower token prices do not guarantee lower total task cost. Cheaper inference can encourage longer contexts, more agent steps, higher usage volume or broader deployment. Human review may remain necessary for rare but expensive errors. A defensible company measures contribution margin per completed customer task, not just cost per token.

Economic checks to request
- Inference and hosting cost per active account at current and high-usage percentiles.
- Human-review minutes and escalation rates for ordinary and edge-case tasks.
- Data acquisition, cleaning and labeling cost, including recurring maintenance.
- Implementation and support hours required to reach production value.
- Gross and contribution margin after all variable delivery costs.
- Retention and expansion by usage tier, so heavy users do not silently erase margin.
Scale can improve economics through batching, caching, better routing, proprietary optimizations and operational learning. It can also worsen economics if customers demand bespoke workflows or use the product more intensively than pricing assumed. Both effects must be measured.
How to evaluate a startup’s defensibility step by step
- Define the customer outcome. Write the result in operational terms: fewer errors, faster approvals, more completed cases, lower fraud loss or another metric the buyer values. Avoid “uses advanced AI” as the outcome.
- Map the dependency chain. List the foundation model, cloud, data sources, integrations, human reviewers and distribution partners. Mark which components are replaceable and which are controlled by the startup.
- Run the substitution test. Ask what happens if a rival model reaches similar quality, an open model becomes adequate, the customer builds internally, or the incumbent software vendor adds the feature.
- Audit the learning loop. Identify the feedback event, legal right to use it, improvement metric and time required for the improvement to reach production. Look for evidence across multiple customers, not a single hand-picked case.
- Measure workflow depth. Count integrations, roles, approvals, records and downstream actions. Determine whether customers can export configuration and data, and why they would still choose to stay.
- Test distribution repeatability. Separate founder-led wins from a channel that produces qualified pipeline, deployment and renewals at predictable cost.
- Stress unit economics. Recalculate margin with realistic context lengths, retries, peak demand, human review, support and customer-specific work. Model a price increase or provider outage.
- Score the evidence and record uncertainty. For each axis, note the observed metric, measurement period, customer segment and an adversarial explanation. A moat claim that cannot survive this worksheet is a hypothesis, not an established advantage.
Common claims that fail the defensibility test
“Our prompts are proprietary”
Prompts can improve a product, but ordinary engineering teams can often reproduce them once the task and model are known. Treat prompts as a feature unless they are embedded in a broader evaluation, workflow and feedback system.
“We have a proprietary dataset”
Check ownership, consent, freshness, label quality and whether the dataset changes outcomes. Customer-owned records or public text may provide useful training material without providing exclusive advantage.
“We are the cheapest because models are cheaper”
Token price is only one cost. Longer interactions, retries, review and support can absorb savings. Compare total cost per successful task and the margin at high usage.
“Customers are locked in”
Lock-in may reflect accumulated value, but it may also create procurement resistance, regulatory scrutiny or a strong incentive for customers to seek alternatives. Explain what customers gain, not only what they would have to rebuild.
“Our benchmark is highest”
Benchmarks can be useful for a specific task and date, yet model leadership can change within months. Tie the benchmark to production outcomes, switching resilience and the cost of maintaining the lead.

A defensibility scorecard for investors and operators
Before calling an AI startup defensible, require a concise evidence packet:
- Outcome proof: a customer metric with a defined baseline, sample and time period.
- Retention proof: renewal, expansion or repeat usage that correlates with delivered value.
- Learning proof: permissioned feedback that measurably improves later performance.
- Workflow proof: integrations and process steps that make the product consequential.
- Portability proof: a credible plan for changing model providers without destroying customer value.
- Distribution proof: repeatable acquisition and implementation economics.
- Margin proof: contribution economics including inference, data work, review and support.
- Imitation analysis: a specific explanation of why a well-funded competitor or customer cannot reproduce the result.
The strongest businesses usually combine several moderate advantages that reinforce one another. A rented model can sit underneath a durable product when the startup owns the customer relationship, workflow, feedback rights, operational knowledge and economics. Conversely, a spectacular model demo can remain a weak business if a substitute model, internal team or incumbent can reproduce it while the startup pays to serve every edge case.
Bottom line
As models become more numerous and less expensive, defensibility moves up the stack. Look for a startup that turns real usage into authorized learning, embeds in an important workflow, reaches buyers repeatedly, benefits from genuine network effects and earns healthy margins after the full cost of delivery. Then test whether those advantages persist when the model changes. The moat is not the model rental; it is the compounding system around the customer outcome.

Can an AI startup be defensible if it does not train its own foundation model?
Yes. A startup can own a durable customer outcome through workflow integration, permissioned feedback, distribution, network effects and operating know-how even when the underlying model is rented. It must show that this value persists across model providers.
What is the fastest way to distinguish a data moat from a data claim?
Ask what rights the company has, what feedback event it captures, which customer metric improves, and why a competitor cannot obtain equivalent examples. Without measurable improvement and non-replicability, the data is an input rather than a moat.
Are high switching costs evidence of strong defensibility?
Not by themselves. Switching costs can reflect accumulated configuration and value, but they can also create customer dependence and procurement resistance. Evaluate the customer benefit that remains after a model or provider change.
Why can falling model prices fail to improve an AI startup’s margins?
Lower token prices may increase usage, context length and agent steps. Human review, hosting, data maintenance, support and customer-specific exceptions can still rise. Margin must be measured per successful task after all variable delivery costs.
