What Is Rehypothecation, and How Does It Affect Crypto Collateral?

What is rehypothecation? It is an intermediary’s reuse of crypto that a customer has pledged or transferred as collateral for another loan, trade, or liquidity transaction. The same economic value can therefore support several linked obligations. Reuse may make collateral more available and lower transaction or liquidity costs, but it also adds dependencies: a price shock, margin call, liquidation, default, or withdrawal rush can travel through the chain. Whether you can reclaim the same coins, only equivalent tokens, or a contractual claim against a failed intermediary depends on the agreement, the parties’ roles, and the governing jurisdiction.

Rehypothecation and collateral reuse are related, but not identical

The Financial Stability Board (FSB) uses rehypothecation in a relatively narrow sense: an intermediary uses client assets that have been delivered to it. Collateral reuse is broader and can describe onward use of assets delivered as collateral in a transaction, even when the legal relationship is not classic client-asset rehypothecation. Crypto discussions often use the words interchangeably, but the distinction matters when you read a platform’s terms or assess insolvency rights.

For example, a customer might transfer bitcoin to a lender under a contract that lets the lender pledge it to another party. That is a potential rehypothecation arrangement. In another structure, a borrower could post a token received from a decentralized-finance pool as collateral without the original customer’s assets being directly reused by a custodian. Both arrangements create collateral dependencies, but they do not necessarily give the same people the same legal claims.

Do not assume that a custody label answers the question. Calling an arrangement “lending,” “borrowing,” “margin,” or “staking” does not determine its legal effect. The Financial Conduct Authority (FCA) says the substance of the arrangement and the roles of the parties are decisive; an arrangement described as lending or borrowing can, in substance, resemble a disposal and reacquisition.

How a crypto collateral chain forms

Rehypothecation is easiest to understand as a sequence of promises. The original customer expects the intermediary to perform under the first contract while the asset, or a claim representing its value, is supporting later obligations.

  1. Initial pledge or transfer. A customer deposits crypto with a lender, exchange, broker, or protocol as security for a loan or a leveraged position. The contract may permit the recipient to use, lend, pledge, or sell the assets.
  2. Onward use. The intermediary lends the crypto to a second borrower, pledges it to another creditor, or deploys it in a liquidity pool or market-making strategy.
  3. A new claim is created. The second transaction may produce stablecoins, a pool-token receipt, or another contractual claim. That result can become collateral for a third transaction.
  4. Additional leverage. A later borrower can repeat the process. Several parties may now depend on timely repayment or the continued value of assets connected to the original deposit.

The European Central Bank (ECB) illustrated this pattern in a 2022 decentralized-finance analysis: crypto is pledged for a stablecoin loan; the loan is used in a liquidity pool to obtain pool tokens; those tokens are then pledged to obtain another stablecoin loan. The example demonstrates a possible chain, not a claim that every centralized platform or protocol reuses customer collateral.

A simplified numerical example

Assume a customer pledges crypto worth $10,000 for a stablecoin loan. The borrower supplies the stablecoins to a liquidity pool and receives pool tokens valued at $9,000 after the pool’s risk discount. Those tokens support a second $5,000 loan. The original $10,000 of crypto, the pool position, and the later loan are economically linked even though different contracts govern each step. If the crypto and pool-token values fall together, multiple loan-to-value (LTV) limits can be breached at once.

Why intermediaries reuse collateral

Reuse can improve the efficiency of a market. The FSB’s 2017 report explains that rehypothecation and collateral reuse can increase the availability of collateral and reduce the costs of using it, including transaction and liquidity costs. A lender can put idle assets to work, a market maker can obtain inventory without raising as much fresh capital, and a borrower may receive financing against an asset that otherwise would sit unused.

Those benefits depend on normal market conditions and on every relevant party meeting its obligations. Reuse does not create new underlying value; it creates more claims and transactions around the same pool of assets. The more links a chain has, the more important it becomes to know who controls the assets, which contracts permit onward use, and how quickly positions can be unwound.

What can go wrong when prices fall or liquidity dries up

Risk How the chain transmits it What a customer may experience
Price and margin risk A volatile token falls, pushing one or more LTV ratios above contractual limits. A demand for more collateral, forced sale, or automatic liquidation.
Liquidity risk Several obligations rely on the same asset, pool, or redemption market. Withdrawals are delayed, redemptions are suspended, or selling produces a steep price impact.
Counterparty risk A borrower or intermediary cannot return the asset or satisfy a payment when due. Recovery depends on the contract, available assets, and insolvency process rather than on immediate delivery of the deposited coins.
Run and concentration risk Repayment problems prompt customers or investors to withdraw at the same time, while liquidity is concentrated in a few venues. A self-reinforcing rush that makes otherwise saleable collateral difficult to monetize.
Opacity and leverage Participants cannot see the full collateral chain or the amount of onward reuse. Risk is underestimated until margin calls and liquidations occur simultaneously.

The European Banking Authority and European Securities and Markets Authority (EBA/ESMA) reported in 2025 that crypto lending and market-making can create collateral chains and high leverage. They also highlighted the importance of collateral reporting: without reliable information about where assets are pledged, participants can misjudge exposures and broader financial risks.

How a stress event can cascade

1. The first LTV threshold is breached

A token price decline increases the loan balance relative to collateral. The first lender may issue a margin call or liquidate according to its rules. Automated protocols can act within minutes; centralized providers may use a published liquidation process or exercise contractual discretion.

2. Liquidations pressure the market

Forced sales add supply while other traders are reducing risk. Slippage lowers the collateral value further, potentially breaching LTV limits in a second account or pool.

3. Redemptions compete for scarce liquidity

If collateral has been deposited in a pool, staked, or lent onward, it may not be immediately available in the form a customer requests. A provider can owe a customer one token while holding another asset, a pool position, or a claim against a borrower.

4. Withdrawals can become a run

News of repayment trouble can lead many users to withdraw simultaneously. EBA/ESMA and the ECB describe how concentration and interconnected obligations can make this dynamic worse. A run is not proof that every customer will lose funds, but it can shorten the time available to unwind the chain.

The return you are promised may not be the same coins

A contract can give you a right to receive the identical units you deposited, or it can give you a right to receive an equivalent amount of the same type of token. Those are materially different arrangements. If the intermediary may sell, lend, or commingle your assets, you may hold a contractual claim rather than a proprietary right to identifiable coins.

The FCA’s UK-specific guidance emphasizes substance over labels. A promise to return equivalent tokens can operate differently from an obligation to safeguard the original tokens untouched. The agreement should state when the return is due, how equivalence is calculated, what happens after a default, and whether the provider may net your claim against amounts you owe.

There is no universal rule that customers always rank first in an insolvency or always receive the same priority. Recovery depends on the contract, segregation arrangements, the provider’s role, the applicable insolvency law, and the location of relevant assets.

Questions to compare in a platform or loan agreement

Use the following checklist before pledging crypto. It is a due-diligence framework, not a guarantee that an arrangement is safe.

Area Questions to ask
Consent and permission Does the agreement expressly permit lending, pledging, rehypothecation, margin use, or other transfers? Is consent specific and understandable?
Asset handling Are assets held in segregated or designated custody, or can they be pooled and transferred? Who controls the private keys or withdrawal approvals?
Scope of reuse Are there limits by asset, amount, counterparty, geography, or number of onward transactions? Can the provider reuse collateral without additional notice?
Return right Are you entitled to the same identifiable asset or a fungible equivalent? What is the delivery deadline and valuation method?
Default and insolvency What happens if the provider, borrower, or custodian fails? Can the provider pause withdrawals, terminate positions, or liquidate collateral? Which law and court apply?
Transparency Does the provider disclose where collateral goes, how much is reused, the main counterparties, leverage limits, and concentration controls?
Operational controls What triggers a margin call? Are liquidations automatic? Is there an appeals or error-correction process for an incorrect price feed or execution?

Answers buried in a risk disclosure can be as important as the headline interest rate. If the provider cannot explain the reuse permission, return obligation, and insolvency treatment in plain language, you cannot reliably assess the exposure.

Legal and regulatory status is jurisdiction-specific

Crypto rehypothecation is not universally legal or illegal. Rules can differ by country, product, customer type, and whether the arrangement is treated as a custody service, a loan, a securities transaction, a derivatives position, or another regulated activity.

United Kingdom: substance and roles

The FCA handbook is UK-specific and may change. Its analysis warns that an arrangement called lending or borrowing can resemble a disposal and reacquisition. Read the current handbook and obtain jurisdiction-specific advice before relying on a label in marketing material.

United States: a live policy question in 2026

A Federal Register notice dated October 13, 2026 asks whether the Commission should permit rehypothecation of customer crypto assets in margined transactions. The notice raises questions about limits, segregation, under-segregation, and bankruptcy treatment. It is a request for comment, not a final rule, permission, or prohibition.

Historical enforcement example

The ECB reported that the U.S. Securities and Exchange Commission fined BlockFi $100 million in 2022 for failing to register offers and sales of its retail crypto lending product under U.S. securities law. That figure and finding concern the registration case; they do not establish that rehypothecation itself was the violation or that every crypto lending product has the same legal status.

International risk monitoring

The FSB’s terminology and the ECB’s 2022 analysis provide useful frameworks for understanding reuse and interconnectedness. The EBA/ESMA 2025 report focuses on market structure, leverage, collateral chains, and reporting gaps. None of these sources creates a single global customer-protection rule.

Practical steps before you pledge crypto

  1. Identify the legal relationship. Determine whether you are depositing assets for custody, lending them, posting margin, or entering a transaction that transfers title.
  2. Find the reuse clause. Search the agreement for “rehypothecation,” “reuse,” “right of use,” “pledge,” “transfer of title,” “commingling,” and “margin.” Read linked schedules and risk disclosures, not only the summary screen.
  3. Map the return obligation. Write down whether the provider owes the same units or equivalent tokens, the due date, and the events that allow a delay or liquidation.
  4. Check concentration and leverage. Ask how much collateral can be reused, whether one counterparty or pool receives most of it, and what LTV and liquidation thresholds apply.
  5. Confirm the governing law. Note the legal entity you contract with, its jurisdiction, the dispute forum, and any insolvency or set-off language.
  6. Keep independent records. Save the version of the terms, transaction IDs, deposit confirmations, statements, and notices. Terms can change, and records may be important in a dispute.
  7. Size the position for a forced exit. Assume that a fast price fall and restricted liquidity can occur together. Do not rely on being able to withdraw collateral during a market-wide stress event.

If a provider shows signs of trouble

First, read the provider’s current withdrawal, margin, and default notices and avoid adding new collateral until you understand the trigger. Preserve account statements and communications. Check whether the agreement gives you a termination, withdrawal, or close-out right and whether exercising it could create a tax, settlement, or legal consequence. If a material balance is involved, consult a qualified lawyer in the governing jurisdiction promptly; general consumer alerts cannot determine your individual priority or recovery.

Moving assets to a personal wallet can reduce future contractual reuse only after the assets have actually been withdrawn and any outstanding obligations are settled. A hardware wallet does not undo reuse that was authorized while assets were transferred or pledged to a platform.

Common misconceptions

  • “Collateral means the coins are sitting untouched.” Not necessarily. The agreement may authorize lending, pledging, pooling, or sale.
  • “A custodial account guarantees priority in bankruptcy.” Priority depends on segregation, title, documentation, and applicable insolvency law.
  • “DeFi has no rehypothecation risk because there is no intermediary.” Protocols can still create chains when borrowed assets, pool tokens, and claims are repeatedly used as collateral.
  • “A high collateral ratio removes the risk.” It can provide a buffer against price movements, but it does not eliminate liquidity, counterparty, smart-contract, oracle, or legal risk.
  • “A regulator’s consultation settles the rule.” A request for comment records policy questions; it is not an enacted standard.

Bottom line

Rehypothecation can make crypto collateral more productive, but it turns one pledge into a network of dependencies. Before using a lending or margin product, establish exactly what you authorized, where the assets may go, whether you are owed the same coins or equivalent tokens, and what happens if a counterparty fails. Treat legal characterization, segregation, leverage, transparency, and insolvency terms as core risk features—not fine print.
